What Is Private Credit? How Direct Lending Works

Private credit is corporate debt supplied by nonbank lenders in privately negotiated transactions. Direct lending is its main form: a private credit fund, business development company or other nonbank lender lends directly to a company, usually one lender or a small club rather than a broadly distributed public market. The borrower can obtain customized financing and a more certain process, but usually pays more than it would for a comparable bank loan.

For investors, private credit can provide contractual interest income, but the loans are difficult to sell, valuations are less transparent and losses depend on borrower credit quality, collateral and the legal terms of each deal.

What private credit means

The Federal Reserve defines private credit as “debt-like, non-publicly traded instruments provided by non-bank entities, such as private credit funds or business development companies (BDCs), to fund private businesses.” The defining features are the lender’s nonbank status, a private contract and the absence of a regularly traded public security.

A private credit fund raises capital from investors and uses it to originate or buy loans. The borrowing company is a separate party: it receives the money and must pay interest and principal under the loan agreement. Investors own an interest in the fund or lending vehicle; they do not automatically own the borrower.

Direct lending is one part of private credit

Direct lending generally means a bilateral loan negotiated between one borrower and one lender. A small group of lenders can also make a direct-lending deal. It is the best-known private-credit strategy, but the wider category also includes mezzanine debt, distressed and special-situations lending, venture debt and infrastructure debt. Those strategies can have different seniority, collateral, return targets and loss risks, so “private credit” should not be treated as a single standardized product.

What it is not

Private credit is not private equity. A private-equity investor generally buys an ownership stake, while a private-credit investor lends money and receives contractual payments. It is also not simply a bank loan moved behind closed doors: the lender, funding source, documentation, regulatory setting and ability to transfer the loan can all differ.

How a direct-lending transaction works

The legal documents and underwriting vary by deal, but the process usually follows this sequence.

  1. Investors commit capital. A closed-end fund or another lending vehicle gathers commitments from investors. The vehicle may draw that capital over time as it finds loans rather than investing all of it on day one.
  2. The lender sources a company. A private-credit team reviews a company’s industry, cash flow, existing debt, management, collateral and financing purpose. It may lend to a business that wants an acquisition, a refinancing, growth capital or funding that is difficult to obtain from a bank.
  3. Both sides negotiate terms. The borrower and lender agree on principal, interest-rate formula, fees, maturity, amortization, covenants, collateral, reporting and events of default. Because the negotiation is private, terms can be tailored to the company instead of selected from a standardized public issuance.
  4. The loan closes and funds. After diligence and documentation, the lender advances money under the agreed conditions. A club deal may divide the commitment among a few lenders, but it remains privately arranged.
  5. The lender monitors the borrower. The company supplies financial information and compliance certificates required by the agreement. The lender tracks performance, covenant headroom, collateral and industry conditions and can negotiate amendments if circumstances change.
  6. The position is held, refinanced or repaid. Private loans often lack an active secondary market, so the lender may hold them until maturity, a refinancing, an acquisition or another negotiated exit. If a borrower defaults, the outcome depends on the contract, collateral, restructuring process and the company’s available value.

Who does what

Participant Role
Borrowing company Receives financing and makes interest and principal payments; complies with reporting and covenant requirements.
Private-credit fund or lending vehicle Underwrites the company, negotiates documents, advances money and monitors the loan.
Fund investors Supply capital to the vehicle and bear the vehicle’s credit, valuation and liquidity risks.
Club lenders Share a privately negotiated loan when more than one lender funds the transaction.

Typical direct-lending loan terms

Many direct loans are senior secured and floating rate, although neither feature is universal. “Senior” describes payment priority, while “secured” means specified collateral supports the lender’s claim. A floating rate resets against a benchmark, so the borrower’s interest expense changes as that benchmark moves.

Term Meaning Why it matters
Senior secured The lender ranks ahead of subordinated creditors and has a security interest in specified assets. Priority and collateral may improve recovery in a default, but they do not guarantee full repayment.
Floating-rate coupon Interest equals a benchmark plus a contractual spread, subject to the agreement’s floors and other terms. Payments can rise when benchmark rates rise, increasing pressure on a leveraged borrower; they can also fall when rates decline.
Covenants Financial tests and operating restrictions that require reporting or limit actions such as additional borrowing, asset sales or distributions. They can give a lender earlier information and negotiating leverage, but the exact protections differ by document.
Maturity and amortization The date principal is due and any scheduled repayments before that date. A longer maturity can reduce near-term refinancing pressure while leaving the lender exposed for longer.
Fees and pricing Interest spread plus upfront, unused, amendment or other negotiated fees. The headline rate is not the complete borrowing cost.
Bilateral or club structure One lender or a small group funds a privately negotiated loan. Fewer lenders can simplify coordination, but the borrower may have fewer alternative sources if the relationship breaks down.

Why a company may choose private credit

The Federal Reserve says borrowers may be willing to pay a premium for “speed, certainty, agility, and customization,” including when heavily regulated banks cannot provide adequate financing. A private lender can make a credit decision for the specific company and negotiate directly with its management instead of arranging a broadly marketed security.

  • Customized structure: repayment schedules, collateral packages, baskets and covenants can reflect the company’s cash flows and business plan.
  • Execution certainty: a committed lender or small club can reduce the risk that market conditions disrupt a public syndication, although no closing is guaranteed until conditions are satisfied.
  • Relationship access: a lender that understands the business may be able to amend terms or provide additional capital when conditions change.
  • Financing for less-served borrowers: private loans can be available to below-investment-grade or middle-market companies that do not fit a bank’s underwriting or capital constraints.

The cost of that flexibility is usually higher pricing than a bank loan. The IMF wrote in its April 2024 Global Financial Stability Report that, “Although usually more expensive than bank loans, private credit offers borrowers a value proposition through strong relationships and customized lending terms designed to provide flexibility in times of stress.” A borrower must compare the total cost, covenant control, collateral requirements and refinancing risk rather than focusing only on speed.

Direct lending compared with bank and broadly syndicated loans

There is no universal winner. The right source depends on the borrower’s credit profile, urgency, desired control terms, size and tolerance for floating-rate exposure.

Dimension Direct lending Bank loan Broadly syndicated loan
Borrowing cost Usually higher than a comparable bank loan because the borrower pays for flexibility and certainty; exact pricing is deal-specific. Often lower for a borrower that meets the bank’s underwriting and regulatory requirements. Market pricing varies with investor demand and credit conditions.
Speed and certainty Can be faster and more certain when a lender has committed capital, but diligence and documentation still take time. Depends on the bank’s approval process and balance-sheet capacity. Requires arranging and distributing debt to multiple investors, exposing execution to market conditions.
Customization High potential for tailored covenants, draw schedules and collateral terms. Structured within the bank’s products, policies and concentration limits. Standardization can make terms easier to distribute but may limit bespoke provisions.
Covenant and lender control Private loans often include stronger or more customized covenants; the agreement controls the actual rights. Protections vary by bank and facility. Terms are negotiated for a wider investor base and can be less tailored to one lender.
Seniority and collateral Often senior secured, but subordinated and unsecured strategies also exist. Depends on the facility. Depends on the tranche and documentation.
Interest-rate exposure Commonly floating rate, so rising benchmarks can increase debt service. Can be fixed or floating. Can be fixed or floating, depending on the issue.
Ability to sell or transfer Usually limited; many lenders expect to hold the loan. Transferability depends on the facility and bank market. Designed for distribution and generally has a more active trading market.

Risks for borrowers and investors

Illiquidity

Many private loans have no active secondary market. A lender or fund may need to hold a position until maturity or refinancing. An urgent sale can require a steep discount, and a fund’s reported value may not equal a price it could obtain immediately.

Valuation and limited transparency

Private companies publish less information than public issuers, and private loans may be marked periodically using models, comparable transactions or lender judgment. Sparse pricing can make values difficult to verify and may delay recognition that a borrower’s condition has worsened.

Credit, leverage and recovery risk

Some borrowers carry substantial leverage or limited collateral. A company can miss payments even when a loan is senior secured, and recovery depends on the quality and value of collateral, competing claims, documentation and the restructuring process. Rapid growth in the asset class or pressure to deploy committed capital can make disciplined underwriting and covenant design especially important.

Floating-rate stress

When a benchmark rises, a floating-rate borrower’s interest bill generally rises as well. If cash flow does not increase, debt-service coverage can weaken and the probability of amendment, default or restructuring can increase. Investors should assess both the contractual spread and the borrower’s sensitivity to rates.

Vehicle and redemption risk

Closed-end private-credit funds use committed, longer-term capital and are not designed for daily withdrawals. Some newer semi-liquid vehicles offer limited redemption rights, often subject to caps, notice periods, gates or other conditions. The vehicle’s governing documents determine when an investor can receive cash; private credit should not be presented as universally redeemable.

How investors access private credit

Investors can gain exposure through pooled private-credit funds, business development companies and other lending vehicles. The vehicle may originate loans, purchase loans from another lender or combine several strategies. Before investing, an investor needs to distinguish the vehicle’s assets from its liabilities, leverage, fee structure, valuation policy and redemption rules.

  • Closed-end funds: generally accept commitments for a defined investment period and return capital as loans repay or assets are sold.
  • Business development companies: lend to or invest in smaller and middle-market businesses under a corporate vehicle with its own disclosures and distribution rules.
  • Semi-liquid vehicles: may permit periodic repurchases, but only within the limits and procedures in the offering documents.

Access through a vehicle does not remove the underlying risks. Investors still bear borrower defaults, valuation changes, leverage used by the vehicle and the possibility that cash cannot be withdrawn when requested.

How large is private credit?

Published estimates are not a single continuous series. Definitions differ, and the dates and geographies below are not interchangeable.

Publisher and date Estimate Scope and qualification
Federal Reserve Board, 2025 note, data for 2024 Q2 $1.34 trillion in the United States and nearly $2 trillion globally The note describes roughly fivefold growth since 2009; the estimate reflects the note’s definition of private credit.
IMF, April 2024 More than $2 trillion globally, with about three-quarters in the United States A broad characterization in the IMF’s Global Financial Stability Report briefing; it should not be merged mechanically with the Federal Reserve series.
Federal Reserve Board, May 2026 Financial Stability Report, data through 2025 Q4 About $1.4 trillion, equal to 10% of U.S. nonfinancial corporate debt The report defines private credit as loans originated by nonbanks and negotiated bilaterally between borrowers and lenders.

The Federal Reserve’s May 2026 report calls private credit “an important source of financing for below-investment-grade businesses.” That description indicates why the market matters to the real economy while also highlighting its exposure to weaker-credit borrowers.

Questions to ask before signing or investing

For a borrowing company

  • What is the all-in cost, including spread, floor, upfront fees, unused fees, amendment fees and mandatory prepayments?
  • Which benchmarks reset the rate, how often do they reset and what happens if rates rise?
  • What assets secure the loan, and which creditors rank ahead of or alongside it?
  • Which maintenance and incurrence covenants apply, and how much headroom remains under realistic forecasts?
  • Can the lender transfer the loan, require a new lender or block future financing?
  • What events trigger default, cash sweeps, additional collateral or a mandatory repayment?
  • What is the refinancing plan at maturity if the loan cannot be sold or extended?

For an investor

  • What kinds of loans does the vehicle hold: senior secured, mezzanine, distressed, venture or a mixture?
  • How concentrated are the portfolio, industries, borrowers and geographies?
  • How are loans valued, how frequently are marks updated and who can challenge a valuation?
  • What leverage, fees, expenses and performance allocations reduce investor returns?
  • When can an investor redeem, what caps or gates apply and how are withdrawals funded?
  • How does the manager handle amendments, covenant breaches, defaults and restructurings?

Bottom line

Private credit is privately negotiated corporate lending by nonbank institutions; direct lending is the bilateral or small-club form most borrowers and investors mean by the term. It can deliver tailored financing and a committed relationship when bank or public-market debt is less suitable, but that convenience usually costs more. The essential trade-off is illiquidity and private-market uncertainty in exchange for customization: borrowers should scrutinize total cost and control terms, while investors should scrutinize underwriting, valuation and the vehicle’s ability to return cash.
