What Is Interchange and Why Does It Affect Government Payment Costs?

Interchange is the card-network fee paid to the card-issuing bank when a card transaction is processed. The acquiring bank or processor usually passes that cost to the merchant or government payment program. It is one part of card acceptance expense, separate from network fees, processor charges and any convenience fee shown to the person making a payment.

For government collections, the practical result depends on the program. A government agency may absorb card costs in its payment operation, or a taxpayer or other payer may pay a separate processor fee. Federal debit-fee rules also cover only certain transactions, so there is no single interchange rate that applies to every government payment.

What interchange means in a card payment

A card payment involves several participants:

  • The issuer: the bank or financial institution that issued the card.
  • The acquirer: the bank or payment provider that accepts transactions for the merchant or government program.
  • The card network: the system that routes authorization messages and handles network rules and settlement.
  • The merchant or government program: the organization receiving the payment.

When a cardholder pays, the transaction is authorized first. It is then cleared and settled through the network. Interchange is transferred through that system to the issuer. The issuer uses the revenue to support card issuance, fraud controls, account servicing and other activities. Network assessment or processing fees pay for network services and are a different category. The acquirer or processor can add its own markup or transaction charge.

Because contracts differ, a government agency may see one combined processing invoice even though the underlying costs have several components. A payer-facing “convenience fee” may include processor costs and other charges, but it should not automatically be described as interchange.

Why government payments make the distinction important

Government agencies collect taxes, permits, fees, fines and other amounts at very different transaction sizes and volumes. A percentage fee affects a large payment much more than a small one, while ACH and wire costs are generally quoted per transaction. The same payment method can therefore have a different budget impact for a $50 fee, a $1,000 tax bill or a much larger obligation.

Federal evidence also shows that fee allocation is a program decision rather than a universal rule. Treasury’s Card Acquiring Service (CAS) provides card-acceptance capabilities, and Treasury says most federal agencies that accept credit or debit cards must use CAS. The Bureau of the Fiscal Service’s Winter 2022 Collections Chronicle newsletter says that “Credit card transactions incur interchange expenses which are borne by the Card Acquiring Service (CAS) program and are assessed as a rate of the transaction amount.” That is a statement about the CAS program, not proof that every federal, state or local payment program absorbs interchange.

Another arrangement is visible on the Internal Revenue Service’s card-payment page. Taxpayers select an IRS-approved third-party processor and pay a convenience fee. The IRS says no part of that card service fee goes to the IRS. In this model, the payer sees the charge directly instead of the agency adding it to its operating budget.

How interchange reaches a government program’s costs

1. Authorization

The processor sends the payment details through the network to the issuing bank. The issuer checks the account, available credit or funds, and risk signals, then approves or declines the transaction.

2. Clearing

Approved transactions are submitted for final accounting. The network calculates the amounts owed among the issuer, acquirer and payment program, including the applicable interchange category.

3. Settlement

Funds move to the government program’s acquiring account, less the charges specified in the processing arrangement. The issuer receives interchange through the card system; the network receives its separate fees.

4. Allocation of the expense

The contract or program rules determine who ultimately bears the cost. It might be a central government card-acquiring program, an agency budget, or the person making the payment through a separate convenience fee. A receipt that says “card fee” does not by itself identify which underlying component is interchange.

What Treasury’s published figures show

Treasury’s Winter 2022 newsletter provides a useful historical federal example. It reported interchange expenses of 1.9% to 3.0%, depending on credit-card type and brand, and an average interchange rate of 2.13% in fiscal year 2021. These are Treasury-reported figures from that publication and period, not a current universal price list.

Payment channel Published Treasury figure How the charge is expressed Important qualification
Credit card interchange 1.9%–3.0% Percentage of the transaction amount Winter 2022 newsletter; range varied by card type and brand
Credit card interchange 2.13% average Percentage of the transaction amount Fiscal year 2021 average reported by Treasury
ACH settlement Well under $1 per transaction Per-transaction unit cost Historical Treasury comparison in the Winter 2022 newsletter
Wire transfer About $3 per transaction Per-transaction cost Historical Treasury comparison in the Winter 2022 newsletter

The comparison explains why agencies examine payment mix rather than a single “card rate.” A 2% charge grows with the amount collected, while a per-transaction ACH cost does not grow in the same way. Speed, reconciliation, fraud controls and public convenience can still justify offering cards even when another channel is less expensive for a particular payment.

What current debit-fee rules do—and do not—limit

Federal Reserve Regulation II implements debit-card interchange-fee and routing requirements. For a covered electronic debit transaction, the standard maximum is 21 cents plus five basis points (0.05%) of the transaction value. An eligible issuer may also receive a possible one-cent fraud-prevention adjustment.

The rule’s statutory standard says: “The amount of any interchange transaction fee that an issuer may receive or charge with respect to an electronic debit transaction shall be reasonable and proportional to the cost incurred by the issuer with respect to the electronic debit transaction.”

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Several limits are essential when applying that rule to government collections:

  • It applies to eligible debit transactions, not credit-card interchange.
  • Certain small issuers are exempt.
  • Certain government-administered payment cards and reloadable general-use prepaid transactions are exempt.
  • It does not cap network fees, processor or acquirer charges, or a payer-facing convenience fee.

Regulation II also requires at least two unaffiliated debit networks for routing and protects a merchant’s ability to choose among the enabled networks. A government payment program therefore has both a fee question and a routing question. Whether a particular government-administered card is covered must be determined from the rule and the program’s facts; the label “debit” alone is not enough.

How large is interchange in the broader debit system?

The Federal Reserve’s report on 2023 debit and general-use prepaid transactions provides system-wide context, not a government-only cost estimate. It reported $34.12 billion in total interchange fees across debit and general-use prepaid transactions in 2023.

For covered transactions in that report, the average interchange fee was $0.22 for dual-message debit and $0.24 for single-message debit. The report also measured an average issuer authorization, clearing and settlement cost of $0.041 per transaction, excluding issuer fraud losses. That issuer cost is not the government’s total processing expense and should not be substituted for the merchant’s acquiring, network or processor charges.

Who pays when you pay federal taxes by card?

The IRS example makes the payer-facing model concrete. The IRS lists the following processor schedules on its card-payment page:

Processor Debit-card fee shown by the IRS Credit-card fee shown by the IRS
Pay1040 $2.15 1.75% of the payment, with a $2.50 minimum
ACI Payments $2.10 1.85% of the payment, with a $2.50 minimum

The IRS states that no part of the card service fee goes to the IRS. The amounts are the schedule displayed on the IRS page at publication time and can change, so a taxpayer should confirm the current amount on that page before submitting payment.

For illustration, a $1,000 credit-card payment at 1.75% produces a $17.50 service fee before considering any other processor terms. The arithmetic shows why a percentage-based charge becomes more noticeable on larger tax bills; it does not identify the processor’s internal interchange allocation.

How to compare card, ACH and wire options

Use these questions when evaluating a government payment channel:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. What type of card or transaction is it? Credit, debit, prepaid and government-administered cards can fall under different rules.
  2. Is the fee percentage-based or fixed? Percentage pricing rises with the payment amount; ACH and wire costs are often quoted per transaction.
  3. Who is charged? Check whether the agency or a central program absorbs the expense, or whether the payer sees a separate convenience fee.
  4. What is the timing? Confirm when the agency treats the payment as received, not merely when authorization succeeds.
  5. What alternatives are available? Compare ACH, electronic checks, wire transfers and card acceptance for the specific agency and payment purpose.

Treasury’s Financial Manual says agencies accepting card-not-present payments should offer another electronic payment option where possible. Availability is not identical across agencies, and an alternative can have different cutoff times, confirmation steps, return rules and fees.

Common misunderstandings that increase payment costs

“Interchange is the entire card fee.”

It is not. Interchange goes to the issuer. Network fees, acquirer or processor charges and a convenience fee are separate categories that can all appear in the economics of one payment.

“The federal debit cap applies to every government card.”

Regulation II covers eligible electronic debit transactions and includes exemptions, including certain government-administered payment cards. It does not automatically cover every card used to pay a government agency.

“Treasury’s 2.13% figure is today’s government rate.”

That average is for fiscal year 2021 and was published in Winter 2022. It is useful historical evidence, not a promise about a current contract, agency or card product.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“The IRS convenience fee is paid to the IRS.”

The IRS specifically says no part of the card service fee goes to the IRS. The fee is charged by the approved third-party processor selected for the payment.

“A cheaper method is always better.”

Cost is only one decision factor. Card acceptance can provide immediate authorization and familiar consumer protections, while ACH or wire may have different settlement timing, return exposure and enrollment requirements.

A practical checklist for agencies and payers

For an agency or program manager

  • Separate interchange, network, processor and convenience-fee lines in internal reporting.
  • Identify which transaction types are covered or exempt under Regulation II.
  • Measure percentage-based card costs against fixed ACH and wire unit costs at actual payment sizes.
  • Document who bears each charge and when the payment is considered received.
  • Offer another electronic option for card-not-present payments where operationally possible.

For a person making a payment

  • Read the processor’s fee disclosure before authorizing the payment.
  • Compare the total card charge with the available ACH or electronic option.
  • Check whether a credit fee is a percentage with a minimum rather than a flat amount.
  • Save the confirmation number and verify the agency’s posting or settlement date.
  • Use the agency’s current fee page because processor schedules can change.

Why the answer differs from one government payment to another

Interchange affects government payment costs because it is commonly calculated as a share of the transaction and passed through the acquiring chain. But the final cost depends on the card type, transaction coverage, network and processor pricing, payment amount, settlement method and fee-allocation policy. Federal sources document several legitimate models: Treasury’s CAS program bearing reported interchange expenses, and the IRS directing taxpayers to processors whose card service fees are paid by the taxpayer.

For that reason, the accurate question is not “What is the government interchange rate?” It is “For this agency, card type and payment channel, what fee is charged, who pays it, and what non-card alternative is available?”
