What Is Circular Financing, and How Is It Different From Ordinary Strategic Investment?

Circular financing is a funding-and-purchase loop: a company provides capital, credit, guarantees or similar support to a customer, and that customer uses some of the support to buy from the funder or an affiliated supplier. Ordinary strategic investment is broader. It becomes circular only when the funding materially enables purchases or other value flows back to the investor, reducing the independence of the resulting demand. A connected investment or sale is not, by itself, proof of fraud or false revenue.

What circular financing means

The phrase describes the direction and economic substance of money, not a single worldwide legal category. In the pattern most often discussed in corporate and technology markets, an investor or supplier puts capital, credit, a guarantee, subsidized financing or another form of support behind a buyer. The buyer then spends part of that support on the investor’s products or services, or on products supplied by a connected company.

IDC’s June 2026 analysis frames circular financing as an investment structure in which the same capital can function both as a vendor payment and as an equity stake. That is useful analyst terminology, not a formal definition adopted by every regulator. The important question is whether the funding-to-purchase link changes the meaning of the sale. Revenue can be contractually real and the product can be delivered, yet the customer’s ability to buy may be less independent than it appears from the sales figure alone.

For example, a cloud provider could invest in a small software company, and the software company could use part of the proceeds to purchase cloud capacity. That is a circular flow if the investment was material to the purchase. It is not automatically improper: the software company may genuinely need the capacity, the price may be market-based, and both parties may disclose the relationship. The loop is a reason to examine the arrangement, not a verdict about it.

How the loop works

  1. Capital or support originates. The supplier, parent, strategic investor, lender or an affiliated entity provides equity, a loan, a credit line, a rebate, a guarantee, prepaid capacity or another benefit.
  2. The recipient receives usable purchasing power. The buyer can draw cash, reduce its financing cost, defer payment or obtain credit that it could not have secured on the same terms independently.
  3. The recipient buys from the provider or its affiliate. It purchases hardware, software, cloud services, advertising, distribution, components or another service from the same corporate group or a closely connected party.
  4. Value returns to the original provider. The provider records revenue, receives cash, gains a contracted customer or increases the value of an equity holding. Some structures return value through several entities rather than in one direct payment.
  5. Risk remains to be allocated. Analysts must determine who bears the loss if the buyer cannot renew, defaults, returns the product or fails to generate independent revenue. The answer often reveals whether the transaction is ordinary commerce or a heavily supported loop.

A loop can be short and obvious, such as an investment followed by a large purchase order, or extended and difficult to see because several subsidiaries, resellers or financing vehicles intervene. Mapping every cash payment, credit, purchase, delivery, receivable collection and ownership link is more informative than relying on labels.

Circular financing versus ordinary strategic investment

Strategic investment means investing for a business purpose such as access to technology, a distribution relationship, supply security, market entry or a possible future acquisition. The investor can also be a supplier, customer or partner without making the investment circular. The distinction turns on the funding-to-purchase relationship and on the independence of demand.

Question Ordinary strategic investment Circular-financing concern
Why was capital provided? To obtain a strategic benefit, financial return or partnership objective that stands on its own. The support is closely tied to purchases, minimum spending or another flow back to the provider.
Could the customer buy without the support? The customer has independent cash flow, financing or a credible ability to pay. The purchase depends materially on the provider’s money, credit or guarantee.
Are goods or services delivered? Products meet a documented business need and delivery terms are clear. Delivery may be real but the purchase is oversized, premature, contingent or economically unnecessary.
How are prices and terms set? Terms resemble those available to comparable independent parties. Discounts, rebates, repayment holidays or guarantees make the transaction unlike a normal market sale.
Who bears default risk? The customer and its ordinary lenders bear meaningful payment and performance risk. The investor or supplier absorbs the risk, promises to repurchase, or supplies funds that effectively pay its own invoice.
What does the sale prove? Revenue is evidence of demand from a customer making an independent economic choice. Revenue may be genuine but is weaker evidence of independent market demand because the seller enabled the purchase.
How is the relationship handled? Connected-party terms, rationale and accounting treatment are assessed and disclosed where required. Material links, purpose, contingencies or risk transfers are omitted, unclear or difficult to reconcile.

No single row decides the classification. A strategic investor may provide ordinary working capital, and a circular arrangement may involve a useful product and a paying customer. The cumulative facts matter: materiality, timing, conditions, pricing, cash collection and the buyer’s ability to continue purchasing after support ends.

A practical test for identifying a circular arrangement

1. Trace the source and direction of capital

List every party that invests, lends, guarantees, prepays, grants credits or supplies rebates. Include parent companies, subsidiaries, special-purpose vehicles and major shareholders. Record whether the support is cash, equity, debt, a guarantee, free capacity, a commitment or a conditional discount.

2. Trace the return path

Match each support instrument to purchases, invoices, receivables and cash receipts. Ask whether the recipient paid the provider directly, paid an affiliate, or used a reseller that ultimately remitted funds to the provider. A return path that is indirect is still relevant if the economic benefit returns to the funding group.

3. Test independent demand

Model what the customer could have bought using its own operating cash flow and ordinary third-party financing. Examine budgets, alternative suppliers, renewal rates, utilization, customer contracts and cancellations. If the purchase would not have happened without the support, describe the resulting revenue as supported demand rather than treating it as a normal market signal.

4. Verify commercial substance

Check delivery records, acceptance, usage, service levels, inventory, deployment and the buyer’s internal need. A delivered product can still be part of a circular structure, but an undelivered, unusable or repeatedly returned product raises a separate substance concern.

5. Compare terms with the market

Review price, volume, payment timing, interest, collateral, warranties, rebates, cancellation rights and renewal conditions against comparable independent transactions. Document why any difference exists. The absence of a market comparison does not prove misconduct, but it makes the economic rationale harder to evaluate.

6. Assign the downside

Determine who loses money if the customer fails, the project is delayed or the service is not renewed. Look for guarantees, put options, side letters, repurchase commitments, forgiveness, reciprocal purchases and funding that is conditional on spending. A provider that appears to sell while retaining most of the credit risk may be financing its own revenue.

7. Check accounting and disclosure

Review related-party analysis, revenue recognition judgments, receivable aging, contingent obligations, concentration disclosures and descriptions of strategic investments. The objective is not to force a label but to ensure that users of the accounts can understand the relationship and the risks.

Round-tripping is related, but narrower

Do not use round-tripping as a synonym for every corporate funding loop. The OECD’s Benchmark Definition of Foreign Direct Investment (Fifth Edition), paragraph 423, defines round-tripping as “the channelling abroad by direct investors of local funds and the subsequent return of these funds to the local economy in the form of direct investment.” Its basic example has a company in the reporting economy send foreign-direct-investment funds to a related non-resident company, which then invests the funds back into another company in the original economy.

That is a cross-border foreign-direct-investment statistical concept. Supplier financing that helps a customer buy more cloud services, equipment or software may have a return-flow feature but does not become OECD round-tripping unless it fits the cross-border FDI pattern. Keeping the terms separate prevents a statistical classification from being mistaken for a general accusation about sales practices.

The OECD lists possible motives for round-tripping that include tax or fiscal advantages, protection of property rights, expectations about exchange controls, access to financial services, mergers and acquisitions, regional headquarters and lower supply-chain transaction costs. Those motives demonstrate why a loop alone does not establish wrongdoing. The purpose, transparency and economic substance still have to be assessed.

Why a circular flow is a warning, not automatic proof of fraud

A connected investment can create real economic value. A supplier may invest because a customer needs help scaling, because a strategic partnership lowers distribution costs, or because the supplier expects future demand. The customer may independently choose a product, pay market price and use it successfully. In that case, the loop is a fact about financing and relationships, not proof that revenue was fabricated.

The concern is that supported purchases can make growth look more independent, durable or cash-generative than it is. A customer that relies on the supplier’s financing may not renew after the support ends. A large purchase may represent a transfer of the investor’s capital rather than evidence that unrelated buyers want the product. If the arrangement is not explained, investors can misunderstand concentration, liquidity and credit risk.

The US interagency statement on complex structured finance identifies potentially circular transfers of risk, unusually short transaction horizons and reporting or disclosure concerns as indicators requiring scrutiny. It recommends reviewing business objectives and economic substance. That guidance is aimed at financial institutions and complex structured-finance activity; it is useful risk-review context, not a universal legal test for every strategic investment.

Regulatory and governance context

United Kingdom: related-party assessment

The FCA Handbook requires UK issuers to assess whether relevant related-party transactions are in the ordinary course of business and on normal market terms, with controls for making that assessment. These are UK issuer rules. They provide comparison factors for a circular-financing review, but they are not a global definition of circular financing and should not be applied automatically to companies outside their scope.

Singapore: private capital and accounting practice

Singapore’s Accounting and Corporate Regulatory Authority notes that external private-capital arrangements can fund expansion, technology investment and acquisitions while also creating commercial pressure or conflicts when poorly managed. Its 2026 practice direction concerns accounting entities. The point for boards and finance teams is to identify conflicts, preserve professional judgment and document how connected funding affects accounting work.

Other jurisdictions and sectors

Rules differ by listing status, industry, accounting framework and country. A transaction may trigger related-party, disclosure, lending, securities, competition, tax or anti-fraud requirements in one place and not another. Obtain advice for the relevant jurisdiction rather than presenting the FCA or ACRA approach as a worldwide rule.

Worked examples

Example A: strategic investment with independent demand

An equipment manufacturer buys a minority stake in a software company to obtain integration rights. The software company already has cash from unrelated customers, compares several hosting providers, pays the manufacturer’s affiliate market rates and can renew without further investment. The investment and purchases are connected, but the evidence points to ordinary strategic investment rather than material circular financing.

Example B: supported demand that deserves circular-financing analysis

A platform provider invests in a start-up and simultaneously grants a credit line usable only for the provider’s services. The start-up uses nearly all of the credit to meet a purchase commitment, has little independent revenue and would not have bought the same volume without the line. Services are delivered, so the revenue need not be fictitious, but the purchase is materially enabled by the seller. Demand, credit risk, pricing and disclosure require close review.

Example C: cross-border round-tripping

A company sends local funds to a related entity abroad, and that entity invests the money back into another company in the original economy. This fits the OECD’s round-tripping description if the transaction meets the FDI definition. It is not the same as a domestic supplier financing a customer’s purchase, even though both arrangements contain a return flow.

Due-diligence checklist for investors, boards and customers

  • Draw an ownership and control map, including affiliates, resellers and financing vehicles.
  • Build a timeline showing investment dates, credit availability, purchase orders, delivery, invoicing, cash collection and renewals.
  • Separate cash actually collected from accounting revenue, non-cash credits, rebates and forgiven amounts.
  • Quantify what portion of the customer’s purchase was funded, guaranteed or restricted by the supplier or investor.
  • Obtain independent price and financing benchmarks; explain material deviations.
  • Test whether the customer had alternatives and whether it can continue buying after support expires.
  • Inspect side letters, repurchase rights, cancellation clauses, minimum-spend commitments and guarantees.
  • Confirm delivery, usage, acceptance and business need rather than relying on invoices alone.
  • Assess concentration, receivable aging, expected credit losses and who ultimately bears default risk.
  • Have accounting, legal, compliance and audit teams review related-party and disclosure requirements for the applicable jurisdiction.
  • Explain the arrangement plainly to investors and counterparties when it could change how they interpret demand, liquidity or risk.

What the distinction means for interpreting growth

For an investor, customer revenue backed by a supplier’s capital should be separated from demand financed by unrelated buyers. Ask for renewal and utilization after incentives end, the share of sales tied to supported customers, outstanding guarantees and cash conversion. A high reported growth rate can coexist with weak independent demand if the funding loop is large.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For a board, approval should focus on purpose, arm’s-length terms, downside allocation and disclosure. Strategic rationale is not enough; directors should be able to explain why the customer needed the product, why the financing was necessary, and what happens if the customer fails.

For a customer, accepting supplier financing can accelerate deployment but may create dependence, minimum-spend obligations or switching costs. Compare the funded offer with independent financing and alternative suppliers, and model the cost after credits or discounts expire.

The clearest decision rule is simple: identify the loop, measure how much it supports purchasing power, and then evaluate independent demand, commercial substance, market terms, risk allocation and disclosure. Call an arrangement circular financing only when those connected flows materially matter; do not treat every strategic investment or related-party sale as circular by default.
