Carried interest (“carry”) is the contractual share of a venture fund’s investment profits allocated to its managers after the fund satisfies the distribution priorities promised to investors. It can substantially change how profits are divided and when managers receive cash, but the result depends on the partnership agreement’s waterfall, the fund’s accounting method, and the applicable tax rules.
Carry is a profit allocation, not the management fee
Venture-capital managers are usually paid through at least two different economic arrangements. The management fee supports the firm’s ongoing operations, such as salaries, offices, compliance and sourcing investments. Carried interest is different: it is a performance-based allocation of eligible fund profits under the limited-partnership agreement.

That distinction matters because a manager can receive management fees even when investments have not yet generated a profit, while carry normally becomes distributable only after the contractual conditions in the fund’s waterfall are met. A fee is compensation for running the fund; carry gives the manager an economic participation in successful investments.

HM Revenue & Customs describes a venture structure in which a priority profit share—often called the management fee—is paid separately from the later carried-interest allocation. Its 2022 Investment Funds Manual example gives a management-fee range of 1.5%–2.5% per year of aggregate commitments. That is an illustrative range in HMRC’s described structure, not a surveyed market average or a universal venture-capital rate.
How the distribution waterfall decides when carry is paid
The distribution waterfall is the contractual sequence used to distribute sale proceeds, dividends and other fund receipts. It determines when investors recover money, when a preferred return is satisfied, and when the carry holder can participate.
1. Return of the amounts the agreement treats as invested
In a traditional whole-fund arrangement, investors generally receive distributions until the agreement’s definition of contributed or drawn-down capital has been returned. The exact definition matters: some documents distinguish investment capital from expenses, reserves or other amounts funded by investors.
2. Pay the preferred return, if the fund has one
After the relevant capital has been returned, investors may receive a preferred return (also called a hurdle). It is intended to give investors a stated return before performance compensation is allocated. HMRC’s illustrative venture arrangement uses an 8%–10% compounded annual preferred return. That figure is an example, not a universal hurdle; the agreement controls the rate, compounding convention, start date and contributions to which it applies.
3. Apply any catch-up
A catch-up accelerates an allocation to the carry holders after the preferred return has been paid. In HMRC’s illustration, the carry holders receive an amount equal to 25% of the preferred return previously paid. Together, the preferred return and catch-up produce a 20% carry share of that combined amount.

4. Split the remaining profit
Once the priority steps are complete, residual profits are divided according to the agreed percentages. HMRC’s example divides subsequent profits 80:20 between investors and carry holders. That 80:20 split and the 25% catch-up are terms in an illustrative arrangement, not a guarantee that every venture fund uses 20% carry.
| Waterfall stage | Typical recipient | What determines the amount |
|---|---|---|
| Return of capital | Investors | The agreement’s definition of returned commitments or contributed amounts |
| Preferred return | Investors | Hurdle rate, compounding, timing and eligible contributions |
| Catch-up | Carry holders | The specified catch-up percentage and the preferred return already paid |
| Residual split | Investors and carry holders | The negotiated carry percentage and any special allocation rules |
Whole-fund and deal-by-deal waterfalls
A whole-fund (or European-style) waterfall tests results across the fund. Carry generally waits until investors have received the required return of capital and preferred return from the fund’s overall distributions. A profitable early exit does not necessarily create immediately distributable carry if other investments have not yet satisfied the fund-level priorities.

Carry can be paid earlier when one deal produces a profit, even though later investments may lose money. Because early carry can exceed the manager’s final entitlement after all investments are known, agreements often address escrow, clawback and final true-up obligations. The exact protection depends on the document.
A worked waterfall example
The following is a simplified illustration using the mechanics HMRC describes; it is not a prediction of any fund’s terms. Assume investors contributed $100, the fund first returns that $100, and the remaining $30 is treated as profit for the relevant calculation period. Assume an 8% preferred return for simplicity, a catch-up equal to 25% of that preferred return, and an 80:20 residual split.
| Step | Distribution | Investor total from the $30 profit pool | Carry-holder total |
|---|---|---|---|
| Preferred return | $8 to investors | $8 | $0 |
| Catch-up | 25% of $8 = $2 to carry holders | $8 | $2 |
| Residual profit | $20 remains; 80%/$20 = $16 to investors and 20%/$20 = $4 to carry holders | $24 | $6 |
After the $100 capital return, investors receive $24 of the $30 profit and carry holders receive $6. The carry holders’ $6 is 20% of that profit pool in this simplified example. Real agreements may compound the hurdle over several years, calculate it on different contributions, reserve cash for expenses, apply loss carryforwards, or use a different catch-up. Those details can materially change the result.

How carry changes venture-capital profits and cash timing
Carry does not create an additional pool of money. When it is distributed, that amount is allocated to carry holders instead of being distributed to investors. Investors therefore receive less of the fund’s eligible profit than they would under a 100% investor allocation, in exchange for giving the manager a performance incentive.

The waterfall can delay that allocation. A preferred-return hurdle means the fund must first generate enough value to satisfy investor priorities. Whole-fund accounting can delay carry further because strong exits may need to offset losses or unrealized shortfalls elsewhere in the portfolio before the fund-level test is met.
Deal-by-deal accounting can move cash in the opposite direction: carry may be paid soon after an individual profitable exit. That timing creates the risk of overpayment if subsequent deals perform poorly. Escrowed carry, clawback provisions and a final true-up are mechanisms used in some agreements to address that risk, but their scope, security and enforcement requirements must be read in the actual documents.
Carry also affects incentives. A larger or earlier performance allocation can increase the manager’s reward for successful exits, while a strong hurdle or whole-fund test gives investors more downside protection before carry starts. Comparing only the headline carry percentage misses these timing and loss-allocation differences.

| Term | Questions to ask | Why it affects profits |
|---|---|---|
| Waterfall scope | Is carry calculated across the whole fund or deal by deal? | Determines whether losses in other investments must be absorbed before carry is distributed. |
| Investor priority | Which commitments and expenses count as returned capital? | Changes the point at which profit, rather than capital, is available for allocation. |
| Preferred return | Is there a hurdle? What rate, compounding method and contribution base apply? | A higher or more broadly applied hurdle delays carry and increases investor priority. |
| Catch-up | How quickly do carry holders receive their catch-up, and what percentage is used? | Changes the split of profits immediately after the hurdle. |
| Residual carry share | What percentage applies after the priority steps? | Determines the long-run allocation of profits that remain. |
| Loss protection | Are carry distributions escrowed? How do clawbacks and final true-ups work? | Controls whether investors can recover excess early carry after later losses. |
| Tax framework | Which jurisdiction governs, and what holding-period and statutory tests apply? | Determines how the allocation may be characterized and taxed for recipients. |
There is no authoritative market-wide statistic in the cited material establishing how common any particular carry percentage, hurdle or clawback is, nor an aggregate figure for venture-manager carry earnings. HMRC’s examples should not be treated as market measurements.

Fund economics and tax characterization are separate questions. The partnership agreement may call an allocation “carry,” but US federal tax treatment depends on the interest, the underlying gain, the recipient’s facts and statutory rules.
Section 1061 and the more-than-three-year test
Section 1061 generally recharacterizes certain net long-term capital gain allocated with respect to an applicable partnership interest as short-term capital gain to the extent the gain would not be long-term if a three-year holding period were substituted for the usual one-year test. The IRS summarizes the general rule as requiring an asset to be held for more than three years for gain allocated with respect to an applicable partnership interest to receive long-term capital-gain treatment under Section 1061.
This does not mean every carried-interest allocation automatically receives capital-gains treatment, or that every allocation is automatically converted to short-term gain. The statutory definition of an applicable partnership interest, the type of gain, holding periods, regulations and exceptions all matter. One important exception concerns certain capital interests held in proportion to contributed capital or value taxed under Section 83. A tax adviser must apply the current statute and regulations to the specific fund and recipient.
Profits interests are not synonymous with carry
The IRS describes a profits interest as a partnership interest other than a capital interest. Receiving a profits interest for services in a partner capacity generally is not a taxable event, but the IRS lists exceptions, including an interest tied to substantially certain and predictable income, an interest disposed of within two years, and an interest in a publicly traded partnership.
Best Value
“Carried interest,” “profits interest” and “long-term capital gain” therefore answer different questions: the first concerns the contractual economic allocation, the second describes a type of partnership interest, and the third describes a tax character. They should not be used as interchangeable labels.
UK treatment is a separate statutory framework
UK rules cannot be inferred from the US Section 1061 test. HMRC’s carried-interest guidance asks whether a payment is a profit-related return. HMRC says that a sum is profit-related when it arises only if the fund is profitable over the relevant period or investments, varies substantially by reference to fund profits, and the returns of external investors are also determined by reference to those profits.
Conditional timing alone does not turn a fixed or substantially fixed fee into carried interest. A payment that is merely deferred until a later date may still be a fee if its amount is not genuinely linked to fund profitability. Classification depends on the statutory conditions and facts of the arrangement.
For a UK manager or investor, the fund documents, residence and employment or partnership facts, the nature of the payment and current HMRC rules all need to be reviewed together. UK treatment should not be described as an application of US holding-period rules.
Common mistakes when interpreting carry
- Calling carry a management fee: the fee pays for ongoing management; carry is a performance allocation.
- Assuming a 20% split is universal: HMRC’s 20% illustration is an example, not a market guarantee.
- Ignoring the waterfall: the headline carry percentage says little without the hurdle, catch-up, capital-return definition and loss protections.
- Confusing deal-level and fund-level results: an early profitable exit can produce different timing and clawback exposure under a deal-by-deal waterfall.
- Promising capital-gains taxation: US Section 1061 and other rules can alter the character of gain, and UK rules are distinct.
- Treating a profits interest as identical to carry: the terms describe different legal or tax concepts.
What to verify before relying on a carry calculation
- Read the distribution section of the partnership agreement and identify whether the waterfall is whole-fund or deal by deal.
- List the capital amounts that must be returned, including the agreement’s treatment of expenses, reserves and other funded commitments.
- Calculate the preferred return using the stated rate, compounding method, start date and contribution base.
- Apply the catch-up formula and residual carry percentage exactly as written; do not substitute a customary market term.
- Check escrow, clawback, indemnity and final true-up language, especially if carry can be distributed after individual exits.
- Identify the governing tax jurisdiction and test the interest under the current statutes, regulations and administrative guidance.
- Obtain advice from a qualified adviser in the relevant jurisdiction before treating an allocation as capital gain, a non-taxable profits-interest issuance or any other specific tax result.
Bottom line
Carried interest is the manager’s contractual share of venture-fund profits after the waterfall satisfies investor priorities. The preferred return, catch-up, carry percentage, whole-fund or deal-by-deal accounting, and clawback provisions determine both the amount and timing of that share. US Section 1061 can require a more-than-three-year holding period for certain gains associated with an applicable partnership interest to receive long-term treatment, while UK tax law uses its own profit-related-return framework. The partnership agreement and jurisdiction-specific tax rules—not a headline “20% carry” figure—determine the real outcome.
