What Is an Automated Clearing House (ACH)? Definition and How It Works

An automated clearing house (ACH) is a U.S. electronic payment network that moves credit and debit transfers between participating banks and credit unions. Payroll direct deposit is an ACH credit; an authorized utility-bill withdrawal is an ACH debit. ACH is the network and payment process—not a card or an individual bank account.

What does ACH stand for?

ACH stands for Automated Clearing House. The Federal Reserve describes it as “a nationwide network through which depository institutions send each other batches of electronic credit and debit transfers.” Federal Reserve: Automated Clearinghouse Services

ACH is a U.S. network for participating depository institutions. It is commonly used instead of paper checks or wire transfers, but it is not a general term for every electronic or international bank transfer.

How does an ACH payment work?

A typical ACH payment starts with an organization or person—the originator—sending payment instructions through its bank, called the originating depository financial institution (ODFI). An ACH operator sorts and routes the entries to the recipient’s bank, called the receiving depository financial institution (RDFI), which posts the credit or debit to the account.

  1. The originator submits instructions. For payroll, the employer tells its bank to send funds to employees. For an authorized bill payment, the biller instructs its bank to collect funds from a customer.
  2. The ODFI sends the entries to an ACH operator. Operators receive files from originating institutions, edit and sort entries, and route them to receiving institutions.
  3. The RDFI posts the transaction. The recipient’s bank credits the account for a credit entry or debits it for a debit entry. The institutions settle through their settlement accounts.

The two national ACH operators are the Federal Reserve Banks and the Electronic Payments Network (EPN). Nacha governs the network through its operating rules; it is not an ACH operator. The Federal Reserve describes how operators process files and how the Reserve Banks and EPN exchange interoperator files on its ACH services page.

ACH credit vs. ACH debit

Type Direction Who initiates it? Common examples
ACH credit Pushes money into the receiving account The payer or its organization sends the payment instruction Payroll direct deposit and tax refunds
ACH debit Pulls money from the account being charged, under an authorization The biller or payee sends the collection instruction Mortgage and utility-bill withdrawals

The names describe the entry’s effect on the receiving account: a credit adds funds, while a debit removes them. Nacha: What Is ACH?

How long does an ACH transfer take?

ACH is batch-oriented, so payments are processed according to schedules rather than moving continuously like a real-time message. Standard ACH payments may be scheduled for later settlement, and eligible payments can use Same Day ACH. Same Day ACH launched in 2016 and supports payments up to $1 million per payment; an eligible payment may settle within hours. That does not mean every bank makes the funds available at the same time. Processing cutoffs, schedules, and posting practices vary by financial institution, so check with the banks involved for a specific transfer. Nacha: Same Day ACH
