A documentary credit—usually called a letter of credit—is a bank’s independent promise to pay an exporter when the exporter presents documents that comply with the credit’s terms. The bank does not pay merely because goods were shipped or because the underlying sale appears satisfactory. It examines the documents, and payment depends on documentary compliance, deadlines and the rules named in the credit.
What a documentary credit is
A documentary credit is an irrevocable arrangement in which an issuing bank gives a definite undertaking to honour a complying presentation made by the beneficiary. In a typical transaction, the applicant is the buyer, the beneficiary is the seller, and the bank’s undertaking gives the seller a source of payment that is separate from the buyer’s direct promise under the sales contract.

“Documentary credit” and “letter of credit” are commonly used for the same commercial mechanism. The exact obligations, however, come from the wording of the particular credit. A credit can specify different documents, deadlines, places of presentation and payment methods, so a general description cannot replace reading the instrument itself.

The International Chamber of Commerce’s Uniform Customs and Practice for Documentary Credits, known as UCP 600 (the 2007 revision), is not automatically part of every international letter of credit. The credit must expressly state that it is subject to UCP 600. Once incorporated, the rules bind the parties unless the credit expressly modifies or excludes a provision.

That qualification matters when a dispute arises. A credit that does not incorporate UCP 600 is interpreted under its own terms and any applicable law or other rules it names. Parties should therefore confirm the governing rules before relying on a UCP deadline or standard.
The credit is independent of the sale contract
Under UCP 600 Article 4, banks are not bound by the sales contract, even when the credit refers to that contract. Article 5 states the operational principle in direct terms: Banks deal with documents and not with the goods, services or performance to which the documents may relate.
The result is a deliberate separation. A buyer may believe that goods are defective, late or commercially unsuitable, yet a bank may still have to pay if the presentation complies with the credit. Conversely, a shipment may be perfect while payment is refused because an invoice, transport document or certificate conflicts with the credit.
Who participates in a letter of credit?
| Participant | Role | What the role does not mean |
|---|---|---|
| Applicant | Usually the buyer that asks its bank to issue the credit and provides the commercial instructions. | The applicant does not decide unilaterally whether a complying presentation must be paid. |
| Issuing bank | Issues the credit and undertakes to honour a complying presentation under the credit’s stated availability. | It does not inspect or guarantee the actual goods or services. |
| Beneficiary | Usually the seller or service provider in whose favour the credit is issued. | Being named as beneficiary does not guarantee payment; the beneficiary must present compliant documents on time. |
| Advising bank | Transmits or advises the credit at the issuing bank’s request, normally after checking its apparent authenticity. | Advising alone adds no payment undertaking. |
| Nominated bank | The bank with which the credit is available, or any bank when the credit is available with any bank. | Nomination alone does not necessarily require that bank to pay unless it has undertaken to do so or confirms the credit. |
| Confirming bank | Adds its own definite undertaking, in addition to the issuing bank’s undertaking, to honour or negotiate a complying presentation. | Confirmation is not the same as merely advising the credit. |
How a documentary credit works, step by step
- The parties agree the commercial deal. The buyer and seller settle the goods or services, price, shipment terms and required evidence. They should decide which documents are genuinely obtainable before requesting the credit.
- The buyer requests issuance. The applicant instructs its bank to issue a credit in favour of the beneficiary. The application should accurately reflect the negotiated transaction, including currency, amount, expiry, availability, shipment terms and documents.
- The issuing bank issues and sends the credit. The credit is commonly transmitted through an advising bank in the beneficiary’s country. The advising bank’s transmission does not itself promise payment.
- The beneficiary checks the text before performing. The seller should compare every condition with its ability to ship, obtain certificates and meet the presentation location and deadlines. A condition that cannot be met should be amended before shipment, not ignored.
- The beneficiary ships or performs. The commercial performance follows the sales contract, while the documents are prepared to satisfy the credit. The bank will assess the presentation, not independently verify performance.
- The documents are presented. The beneficiary presents the required documents to the nominated bank, issuing bank or other place specified by the credit. Presentation must meet the credit’s expiry and any shipment-related deadline.
- The bank examines the presentation. The relevant bank examines the documents on their face against the credit, UCP 600 if incorporated, and international standard banking practice.
- Payment or refusal follows. If the presentation complies, the issuing bank must honour according to the credit’s availability. A confirming bank that has added confirmation has its own stated undertaking. If discrepancies exist, the bank may refuse, subject to the notice requirements described below.
When and how the bank pays
A letter of credit does not always mean immediate cash. UCP 600 recognises four common forms of availability:

| Availability | What it means | Timing implication |
|---|---|---|
| Sight payment | Payment is due when the bank determines that the presentation complies. | Payment is not due simply on shipment; documentary examination comes first. |
| Deferred payment | The bank undertakes to pay on a stated future maturity date without requiring a draft accepted by the bank. | The beneficiary may present compliant documents now but receive funds later. |
| Acceptance | The credit calls for a time draft that the drawee bank accepts and pays at maturity. | Payment occurs on the accepted draft’s due date. |
| Negotiation | The nominated bank purchases drafts and/or documents under a complying presentation, where the credit makes it available by negotiation. | The nominated bank’s role and recourse depend on the credit and applicable rules. |
The credit should state the method clearly. Calling every credit “payable on shipment” is inaccurate because deferred payment, acceptance and negotiation create different cash-flow and bank-obligation patterns.
Documents, examination and the deadlines that control risk
What documents are required?
There is no universal document package. The credit itself controls. Common requirements include a commercial invoice and a transport document, but a credit may also call for an insurance document, certificate of origin, packing list, inspection certificate, beneficiary certificate or other evidence.
ICC Academy guidance recommends requiring only documents that are necessary and, where feasible, limiting the package to an invoice and transport document. Every additional document creates another opportunity for a mismatch. If an extra document is needed, the credit should identify its issuer and required content precisely. A vague instruction such as “certificate acceptable to the buyer” gives the parties less certainty than a clearly described document.

Banks decide from the documents presented. They do not open cartons, test products, interview suppliers or determine whether services met the buyer’s commercial expectations. Data in different documents need not be literally identical in every detail, but it must not conflict when read in context with the credit, the document itself and international standard banking practice.

Five banking days
Each relevant bank has a maximum of five banking days following presentation to determine whether the presentation complies. The period is a maximum examination window, not a promise that payment will occur on the fifth day. A credit’s stated availability and the bank’s procedures affect what happens after a complying decision.
The 21-calendar-day transport-document rule
For a presentation that includes specified original transport documents, UCP 600 sets a latest presentation date of 21 calendar days after shipment, unless the credit specifies another period. In every case, presentation must be made no later than the credit’s expiry date. The 21-day rule is not a universal deadline for every credit or every kind of document; the credit’s wording and the document type determine whether it applies.
What happens when documents contain discrepancies?
A discrepancy is a failure to satisfy a documentary condition, such as a late presentation, an incorrect description, an inconsistent date or a missing required document. A bank may refuse to honour or negotiate a discrepant presentation.

When refusing, the bank must send a notice identifying each discrepancy by the end of the fifth banking day following presentation. The notice must also state whether the bank is holding the documents, returning them or acting on other instructions allowed by the rules. A bank cannot preserve an undisclosed discrepancy for a later refusal after the notice period.

The issuing bank may ask the applicant whether it will waive discrepancies. That request does not extend the bank’s examination period and does not convert a non-complying presentation into a complying one automatically. The beneficiary should treat a waiver request as a possible remedy, not as an entitlement to payment.
Why document wording and timing matter
The main operational risk is not usually whether a shipment exists; it is whether the evidence satisfies every condition before the relevant deadline. A small drafting choice can create a large practical problem. For example, requiring a certificate from an issuer that does not operate in the shipment country may make compliance impossible. Requiring several documents that repeat the same data can create avoidable conflicts in dates, quantities, marks or descriptions.
Applicant checklist before issuance
- Confirm that the goods, services, price, currency and shipment terms match the sales contract.
- Specify the credit’s expiry date, place of expiry and place of presentation.
- Choose sight, deferred payment, acceptance or negotiation deliberately.
- State whether the credit is available with a named nominated bank or any bank.
- Decide whether confirmation is required and identify the confirming bank if applicable.
- Require only documents that serve a real commercial or regulatory purpose.
- Identify each required document’s issuer, form, language, dates and minimum content.
- State expressly whether UCP 600 governs and list any agreed modifications.
Beneficiary checklist before shipment and presentation
- Review the operative credit, not an earlier quotation or draft.
- Check that every required document can be obtained from the named issuer.
- Prepare a document calendar working backward from shipment, presentation and expiry dates.
- Ensure names, addresses, quantities, currency, ports, dates and references are consistent across documents.
- Verify whether original transport documents and the 21-calendar-day rule apply.
- Present to the correct bank and at the correct place before expiry.
- Keep a complete copy of the submitted set and the bank’s receipt or presentation record.
Confirmation, amendment and the limits of protection
What confirmation changes
Without confirmation, the issuing bank’s undertaking is the principal bank promise under the credit. A confirming bank adds a separate undertaking to honour or negotiate a complying presentation. This can give the beneficiary an additional bank obligation, but confirmation must actually be added; an advising bank does not become a confirming bank merely by transmitting the credit.

Credits governed by UCP 600 are normally irrevocable. ICC Academy explains that an amendment or cancellation cannot be imposed unilaterally: agreement is required from the issuing bank, the confirming bank if there is one, and the beneficiary. The beneficiary should therefore review the original wording carefully before shipping. A later request to change a condition is not effective simply because the applicant wants it changed.

What the credit does not protect against
- It does not guarantee that the cargo is of the expected quality or quantity.
- It does not make the bank a party to the sales contract.
- It does not eliminate document fraud, forged records or issuer misconduct.
- It does not excuse late presentation or an unmet documentary condition.
- It does not ensure immediate payment when availability is deferred, by acceptance or otherwise.
A worked example of the payment logic
Suppose a buyer’s credit requires an invoice, an original ocean transport document and a certificate of origin, is available by sight payment, expires on 30 June, and incorporates UCP 600. The seller ships on 1 June and presents all three documents on 15 June. The bank compares the documents with the credit and applicable banking practice. If the documents comply, the issuing bank’s undertaking to honour is triggered under the credit’s terms. If the certificate of origin names a different buyer than the credit permits, or the transport document is presented after the applicable deadline, the bank may issue a refusal notice listing that discrepancy. The buyer’s assertion that the goods arrived in good condition does not cure a documentary discrepancy, just as a defective shipment would not automatically justify refusing a fully complying presentation under the independent credit.
How to evaluate a credit before accepting it
Read the instrument as an operational checklist rather than as a general promise to pay. Start with the amount, currency, expiry and place of presentation. Then map each required document to a real issuer and a realistic production date. Compare shipment terms with the transport document the carrier can issue. Finally, verify the availability method, confirmation status, incorporated rules and any special conditions.
If a condition is ambiguous, commercially unnecessary or impossible to meet, seek an amendment before shipment. Once documents have been presented, the five-banking-day examination framework and the credit’s expiry limits leave less room to repair mistakes. A carefully drafted credit reduces disputes for both sides; a document-heavy or vague credit shifts risk into the presentation stage.

The ICC’s UCP 600 rulebook is the governing text when a credit incorporates the rules. The ICC also publishes the Users’ Handbook for Documentary Credits under UCP 600, a 158-page handbook published in 2008 that discusses commercial credits, advising, nominated banks and confirmation. Because the handbook is older than the current operating environment, use it alongside the credit’s wording, the incorporated rules and current bank practice when making a transaction decision.
