When bond investors lose confidence, they usually demand a higher yield—or sell existing government bonds, pushing their prices down and yields up. The government can still borrow, but new debt and maturing debt generally become more expensive to finance. Over time, the shock can tighten private credit, weaken the currency, raise import prices, pressure banks and other financial firms, and reduce economic activity.
A yield spike is not automatic proof of imminent default. Inflation expectations, central-bank policy, growth prospects, global risk sentiment, bond supply and market liquidity can also move yields. The outcome depends on the government’s debt structure, fiscal credibility, institutions and ability to refinance.

What “loss of confidence” means
In this context, “loss of confidence” means investors have revised their assessment of a government’s fiscal credibility, debt-service prospects, inflation risk or ability to refinance. They may conclude that holding the government’s bonds now requires more compensation for risk.
The change can be gradual, such as a series of disappointing budget updates, or abrupt, such as a political shock, banking crisis or sudden stop in external financing. Investors do not need to believe that default is certain before demanding a higher yield. A smaller perceived risk of inflation, restructuring, currency depreciation or delayed repayment can be enough to change prices.

Nor does every rise in government yields represent fiscal distrust. Market rates also respond to expected inflation, monetary-policy decisions, economic-growth forecasts, global risk appetite, the amount of new bonds supplied and the ease with which traders can buy or sell. Analysts sometimes look for episodes in which sovereign yields rise while comparable high-grade corporate yields fall. The BIS uses that pattern as an indicator that fiscal risk may be driving the repricing, but it is not a stand-alone test for diagnosing any particular episode.
The first market move: bond prices fall and yields rise
Why the price-yield relationship matters
A conventional government bond promises fixed payments. If investors decide that a new bond should offer a higher return, an existing bond with lower fixed payments becomes less attractive. Its market price falls until the remaining payments produce the newly required yield for a buyer.
That is why a confidence shock commonly appears first as lower prices and higher yields in the government-bond market. The yield is the return investors require at current prices; it is not a direct statement that the government has already missed a payment.

When the government issues new debt, it generally has to offer interest consistent with the higher market yield. The same applies when it refinances debt that is coming due. The immediate effect is therefore concentrated in marginal borrowing and in bonds that mature or reset, rather than applying one-for-one to the entire outstanding debt stock.
A government whose existing bonds have fixed rates may continue paying those contractual rates until maturity. Its average interest bill rises as more old debt is replaced with higher-cost debt, as variable-rate obligations reset, or as additional borrowing is issued. The speed of the increase depends on the maturity schedule, the share of fixed- and variable-rate debt, issuance needs and the currency in which obligations are denominated.
How higher yields can become a fiscal problem
Rollover pressure arrives over time
Governments routinely refinance maturing obligations. If the market yield is higher when a large volume comes due, the replacement bonds consume more revenue. A long average maturity can slow this pass-through; a heavy near-term maturity schedule can make it faster.

Higher interest expense leaves less room for public services, investment, transfers or countercyclical support. It can also make debt stabilization harder because the government must run a stronger primary budget balance—revenue minus non-interest spending—to keep debt from rising relative to the economy.

The risk of a feedback loop
Investors may react to the larger projected interest bill by demanding an even higher risk premium. That increases refinancing costs again and can worsen fiscal forecasts. This self-reinforcing loop is a risk, not an inevitable result. A credible budget plan, resilient revenues and a temporary market disruption can stop the process before it becomes a solvency crisis.
Liquidity and solvency are different problems. A government can be fundamentally capable of servicing its debt yet temporarily unable to refinance because markets have seized up. Conversely, a government may face a deeper solvency challenge if credible future resources are insufficient to cover sustained debt-service needs. A market repricing alone does not establish which situation applies. Rollover risk and central-bank credibility are among the elements that debt-sustainability analysis must consider.
How the shock reaches households and companies
Sovereign yields are a benchmark for private credit
Government securities often anchor pricing for mortgages, business loans, corporate bonds and other local-currency finance. When the sovereign curve moves higher, lenders may raise rates for households and companies even if those borrowers have not changed their own plans.
Higher borrowing costs can delay home purchases, reduce household consumption and make fewer business investments profitable. Companies may postpone hiring or expansion, while highly leveraged borrowers face greater refinancing risk. Tighter financial conditions can weaken demand and economic activity, adding pressure to tax revenues and business balance sheets.
Capital outflows and currency depreciation
If investors move funds abroad, demand for the domestic currency may fall. The exchange rate can weaken, raising the local-currency cost of imported energy, food, machinery and intermediate goods. A government or company that borrowed in dollars or euros but earns most revenue in local currency also needs more domestic-currency income to make the same foreign-currency payment.

Foreign-currency borrowing can look cheaper before a shock because its interest rate is lower. The trade-off is exchange-rate exposure: depreciation can increase principal and interest costs in local-currency terms. Governments with mostly local-currency debt are not immune to inflation or refinancing stress, but they generally avoid this particular mechanical increase in the domestic-currency value of their debt.
Inflation and output effects are not uniform
Depreciation can feed into consumer prices, especially where imported goods and energy are important. A fiscal-risk shock can therefore raise both inflation and inflation expectations, complicating the central bank’s choices.
The BIS Working Paper 1364, Financial and real effects of fiscal risk (2026), summarizes its average estimated response this way: “Prices of goods and services also rise on impact and stay elevated for about one year, with inflation expectations moving alongside them.” That is an estimated panel result, not a forecast for every country. The same study reports that fiscal-risk shocks, on average, raise borrowing costs, depreciate currencies and lower equity valuations. Output may receive a temporary boost in the initial response, followed by a persistent contraction associated with tighter financial conditions.

Why banks and markets can amplify the move
The bank-sovereign nexus
Domestic banks often hold substantial quantities of their own government’s bonds. A fall in bond prices can therefore weaken bank capital or reduce the value of collateral used for funding. At the same time, governments are often expected to support banks during a crisis. If the banking system needs assistance, the government’s financing capacity may deteriorate just as its own bonds are losing value.
This creates a two-way bank-sovereign nexus: sovereign stress can damage banks, and banking stress can increase the perceived burden on the sovereign. Credit may contract further as banks preserve capital and liquidity.

Non-bank leverage and funding-market stress
Leveraged investment funds and other non-bank intermediaries can transmit a bond-market shock through margin calls, forced sales and deleveraging. A fall in prices can trigger demands for more collateral, prompting sales that push prices down again.

Does a loss of confidence mean the government will default?
No. A government can lose investor confidence, pay a higher rate and continue accessing markets. Default becomes one possible outcome when payment or refinancing problems cannot be resolved; it is not the automatic consequence of a yield increase.
Possible paths include:
| Resolution path | What it involves | What determines feasibility |
|---|---|---|
| Continued market borrowing | The government keeps issuing debt at higher yields while implementing measures to reassure investors. | Remaining market access, investor demand, debt maturity profile and credible future resources. |
| Policy adjustment | A revised budget, spending and revenue measures, monetary-policy changes or banking-sector repairs address the source of concern. | Political capacity, institutional credibility and whether the measures improve the debt trajectory. |
| Official financing | An eligible institution provides balance-of-payments or other emergency support under its facilities and conditions. | Country circumstances, program terms and whether the underlying problem is being addressed. |
| Preemptive restructuring | The government and creditors agree to change payment terms before a missed payment. | Creditor negotiations, legal terms and the credibility of the proposed adjustment. |
| Post-default restructuring | Terms are negotiated after the government has missed or suspended payments. | Creditor coordination, available resources and the depth of the solvency problem. |
The IMF notes that preemptive restructuring generally involves smaller costs and spillovers and is resolved more quickly than restructuring after default. Sovereigns do not have a bankruptcy court, so either form depends on negotiation. Official lending or restructuring is neither automatic nor costless.

Central-bank credibility can materially affect local-currency borrowing costs and inflation expectations. An IMF Working Paper by Adrian Alter, Julia Bersch, Albert Touna Mama and Bright Quaye, published March 27, 2026, examined up to 137 countries over 2000–2024. In normal times, a 0.1-point increase in central-bank independence on a 0–1 scale was associated with five-year local-currency sovereign yields that were 0.6–0.7 percentage points lower. The relationship was not present during systemic global crises. This is an empirical association in a working paper, not a guaranteed effect or an official policy promise.
How governments try to restore confidence
Make the fiscal path credible
Authorities can publish a budget framework showing how deficits, debt and interest costs will stabilize. Measures may include changes to spending, taxation, public-enterprise finances or debt management. Credibility depends on implementation, not only on announcements: investors test whether the plan is politically and administratively realistic.
Best Value
Reduce rollover and currency vulnerabilities
Debt managers may lengthen maturities, smooth redemption dates, increase the share of local-currency or fixed-rate obligations where feasible, and maintain liquidity buffers. These steps cannot erase existing risks, but they can reduce the amount that must be refinanced during a stressed market.
Protect monetary and financial stability
A central bank must balance inflation control, market functioning and financial stability. Clear communication and credible institutions can limit the rise in inflation expectations. Supervisors may also need to address banks’ sovereign exposures, capital positions and access to liquidity.
Use external support or negotiate early when necessary
When capital outflows are severe, official financing can help meet external payments while reforms are implemented. If debt is not sustainable, early negotiations with creditors may avoid the larger economic and financial spillovers associated with a disorderly default. Neither option substitutes for resolving the fiscal, monetary or banking weaknesses that caused investors to withdraw.

How to read a government-bond sell-off
When yields jump, ask these questions before concluding that a default crisis is underway:
- Are yields rising across many countries because of global rates, or is the move concentrated in one sovereign?
- Are comparable high-grade corporate yields moving in the opposite direction, suggesting a country-specific fiscal repricing?
- How much of the government’s debt matures soon, and how quickly will higher market rates reach its average interest bill?
- Is the debt mostly fixed-rate and local-currency, or exposed to short maturities, variable rates or foreign-currency depreciation?
- Are banks, leveraged funds or collateral markets amplifying the move?
- Has the government presented a credible adjustment plan, retained market access or secured a realistic official-financing option?
These checks separate a temporary liquidity shock from a potentially persistent solvency problem. They also explain why two governments can experience similar yield increases but very different effects on inflation, growth, banks and default risk.
