When an algorithmic trading system fails, it can send unintended orders, build a large position and lose money before a human finds the cause. The failure may come from faulty strategy logic, a software deployment mistake, bad market data, a broken connection, an ineffective risk limit or a delayed incident response. In the most detailed U.S. case, Knight Capital accumulated a multi-billion-dollar securities portfolio in about 45 minutes and reported more than $460 million in losses, according to the Securities and Exchange Commission (SEC).
Firms limit the damage with overlapping controls: disciplined code release and access procedures, automated checks before orders reach a market, continuous monitoring, escalation and trading-stop procedures, and exchange safeguards such as circuit breakers. No single kill switch or regulation makes an automated system safe by itself.

What can fail in an algorithmic trading system?
“Algorithm failure” is shorthand for several different failure paths. A strategy can contain a logic error, but an otherwise sensible strategy can also fail because the software around it behaves unexpectedly.
Strategy and software logic
A coding error can calculate the wrong price, quantity or side of a trade. A dormant routine can be activated by a release, or an assumption about an order-status message can prove false. These defects may produce a stream of individually valid orders that are collectively dangerous.

Deployment and configuration
Production systems depend on release controls, configuration files, account mappings and permissions. An old executable left available on a server, an incorrect symbol list or a limit copied from a test environment can put unintended code or parameters in live trading. The SEC found this kind of deployment and obsolete-code problem in the Knight Capital case.
Data and connectivity
Algorithms consume quotes, reference data, order acknowledgements and execution reports. Stale, malformed or delayed data can trigger inappropriate decisions. A broken connection can leave a firm uncertain about which orders were accepted, while an exchange or market-data outage can affect many participants at once.
Controls and response
A firm may have a written limit that is not actually enforced before an order is submitted, or a monitoring alert that nobody receives promptly. Continuing to send orders while engineers investigate can turn a contained defect into a large exposure. Effective response therefore matters as much as preventive design.

How quickly can losses accumulate?
Automated systems operate at machine speed and can repeat an error far faster than a person can review tickets. Each order may be small, yet thousands of orders can create a large net position, consume capital or move a thinly traded security. The key risks are velocity, accumulation and uncertainty about what has already executed.
The Knight Capital incident illustrates the scale. In its October 16, 2013 enforcement order, the SEC said Knight’s SMARS order router sent unintended orders in listed securities while the firm remained connected and staff tried to diagnose the problem. Over approximately 45 minutes, Knight accumulated an unintended multi-billion-dollar securities portfolio and ultimately lost more than $460 million. A Federal Reserve Bank of Chicago article and a Commodity Futures Trading Commission (CFTC) rulemaking discussion describe the loss as approximately $440 million; those are rounded figures from different sources, not a single precise consensus.

The event was not merely a bad market forecast. The SEC identified missing controls against erroneous orders, inadequate firm-wide capital-threshold controls, account-linkage problems, deficient software deployment, failure to prevent obsolete code from activating, inadequate written incident procedures and insufficient reviews of control effectiveness. The case demonstrates how a technology and governance failure can become a financial and capital problem.
| Failure element | What happened or could happen | Potential consequence |
|---|---|---|
| Erroneous order generation | A routine sends the wrong side, size, symbol or price repeatedly. | Unintended executions and a rapidly growing position. |
| Aggregate exposure | Per-order checks pass, but the combined position exceeds a firm limit. | Capital strain, forced liquidation or regulatory breach. |
| Connectivity uncertainty | The firm cannot tell whether orders were accepted, rejected or still active. | Duplicate orders, delayed cancellation and inaccurate risk views. |
| Delayed response | Trading continues while staff investigate. | Losses and market impact increase before containment. |
How a malfunction can affect the wider market
A failed system can harm its operator through losses, margin or capital problems, and the cost of unwinding positions. It can also affect counterparties and other investors when erroneous orders consume liquidity or move prices. In stressed conditions, automated reactions by many participants can amplify a sharp move.

The CFTC’s 2013 rulemaking discussion distinguishes the May 6, 2010 market event involving automated orders and a sharp decline and liquidity crisis in CME E-mini futures; Knight’s erroneous New York Stock Exchange orders in August 2012; and an August 2013 Nasdaq disruption involving quote-dissemination malfunctions and possible connectivity issues. The Chicago Fed also discussed the May 2012 Nasdaq Facebook initial-public-offering opening delay, which left some investors uncertain about executions and led to repeated orders, and a software glitch around BATS’s planned initial public offering that affected Apple trading.
These examples span firm software, exchange systems, market-data dissemination and network connectivity. The correct diagnosis determines who must act: a trading firm, an exchange, a data provider, a broker, or several of them together.

- Abnormal activity appears. Alerts may show an unusual order rate, execution pattern, position, cancellation ratio, price or message error.
- Exposure is measured. Staff reconcile orders, fills, open quantities, positions, cash and capital across all affected accounts and venues.
- Trading is contained. A designated responder pauses the strategy, blocks an account, disconnects a gateway or invokes a broader firm stop, depending on the scope.
- Open orders are controlled. Teams cancel working orders where possible and confirm cancellations rather than assuming a request succeeded.
- The cause is isolated. Engineers compare the live release with the approved version, inspect configuration and logs, and check data and connectivity paths.
- Positions are unwound safely. Risk and trading staff determine how to reduce exposure without creating a second disorderly wave of orders.
- The firm reviews and remediates. It preserves records, reports where required, tests the fix and updates procedures before restoring the strategy.
Written, rehearsed procedures are essential because diagnosis can take longer than the time in which exposure grows. In Knight’s case, the SEC said the firm continued connectivity and order flow while staff investigated, contributing to the accumulation described in the order.

Assign ownership and restrict access
Define who may develop, test, approve and deploy each algorithm. Separate those duties where practical, require authenticated production access and retain a record of the person, version, configuration and approval associated with every release. The Chicago Fed recommends access controls over who can develop, test, modify and deploy an algorithm.
Test realistic failure modes
Quality assurance should cover malformed data, duplicate messages, partial fills, rejected orders, stale quotes, disconnects, restart behavior, limit breaches and unusually fast order generation. Test the complete route from strategy to order gateway, not just the strategy in isolation. A release should fail closed when a required feed, acknowledgement or risk service is unavailable.
Prevent obsolete code from becoming live
Retire or disable superseded executables and configurations. Use an explicit release manifest, environment checks and a rollback plan so an old routine cannot be selected accidentally. This directly addresses the SEC’s finding that Knight lacked adequate controls for orderly deployment and for preventing code no longer intended for current operations from activating.
Controls before an order reaches the market
For covered U.S. broker-dealers with market access, SEC Rule 15c3-5 requires a documented system of risk-management controls and supervisory procedures reasonably designed to manage the financial, regulatory and other risks of market access. The SEC order quotes the requirement to “establish, document, and maintain a system of risk management controls and supervisory procedures reasonably designed to manage” those risks.

When electronic systems are used, the SEC describes automated pre-trade controls that should operate before routing. They include checks designed to prevent erroneous orders, orders exceeding preset credit or capital thresholds, violations of regulatory requirements and orders in restricted securities. The SEC staff FAQ explains that submitting a malformed or excessive order and canceling it immediately is not the same as preventing its entry.
| Pre-trade check | Question it should answer |
|---|---|
| Price and quantity validation | Is the order’s price, size, side and symbol within defined parameters? |
| Credit and capital threshold | Would this order or the aggregate exposure exceed a preset financial limit? |
| Position and concentration | Would the resulting position or concentration breach a firm limit? |
| Regulatory and restricted-security checks | Is the account permitted to send this order under applicable rules? |
| Message-rate and cancellation checks | Is the strategy generating an abnormal rate or pattern of messages? |
Controls must be connected to the account and exposure they are meant to protect. A limit that is calculated for the wrong account, updated too slowly or applied after routing cannot contain the risk at the critical point.

Monitor the whole trade life cycle
Firms should watch orders, acknowledgements, executions, cancellations, positions, cash and aggregate exposure. Surveillance personnel need immediate post-trade execution reports and alerts that distinguish a strategy issue from a venue or data issue. Thresholds should cover both absolute values and changes over time, such as a sudden position jump or an unusual order-to-trade ratio.
What a kill switch does
A kill switch is a mechanism that halts or disconnects trading at a defined level. It may stop one strategy, one account, a gateway, a business unit or the entire firm. The Chicago Fed describes kill switches at one or more levels and emphasizes that controls are needed throughout the trade life cycle.

Pick the symptom - the matching free tool is one click away.
A useful stop must be reachable by authorized staff, fast enough for the system’s message rate, tested under realistic conditions and able to prevent new orders rather than merely generate an alert. Firms should also know what happens to working orders, queued messages and orders sent through other routes when the switch is activated. A kill switch is a containment layer, not a substitute for pre-trade validation, exposure limits or good deployment practices.

Escalation and recovery
Define who can declare an incident, who can stop trading, who contacts venues and regulators, and who approves restart. Keep contact details current, record decisions and practice the procedure. Restart only after the cause, affected versions, open orders and positions are understood; otherwise a restart can reintroduce the same defect.
Market-wide safeguards and their limits
Exchanges and regulators provide safeguards that operate outside an individual firm. In an August 3, 2012 statement, SEC Chair Mary Schapiro said recently adopted single-stock circuit breakers had halted trading in securities with significant price fluctuations and that clearly defined rules guided exchanges in deciding which trades could be broken. These mechanisms can pause trading or address clearly erroneous executions when prices move abnormally.
They do not replace a firm’s own controls. A circuit breaker may trigger only after a market move has occurred, and it cannot correct an account mapping error, cancel every working order or prevent a firm from breaching its capital limits. Schapiro also wrote that regulators should “endeavor to reduce the likelihood of technology errors and limit their impact when they occur,” and that broker-dealers using computers to trade must check that their systems are operating properly.

Rule 15c3-5 is a U.S. market-access rule for broker-dealers. SEC staff guidance says it covers securities orders submitted by or through broker-dealers with market access, including automated orders and market-maker quotes. It does not apply to futures contracts or options on futures contracts. Coverage depends on the entity, arrangement and instrument, so the rule is not a universal law for every algorithmic trader or every market worldwide.
Firms outside that scope may still need controls under other laws, venue rules, contractual duties or their own risk policies. The practical principles remain broadly useful, but legal obligations must be assessed for the specific jurisdiction and product.
A practical control framework
When evaluating an automated trading operation, map each risk across four dimensions:
- Failure origin: algorithm or design, software deployment or configuration, data or connectivity, or market infrastructure.
- Control layer: development and release, pre-trade validation, post-trade surveillance, firm-level stop, or market-wide safeguard.
- Impact: firm exposure or loss, erroneous executions, price volatility, trading delay or outage, or propagation to other participants.
- Applicability: the responsible entity, instrument and jurisdiction.
This mapping exposes gaps. For example, a firm may have excellent code review but no aggregate exposure limit, or a venue circuit breaker but no tested way to stop orders from its own gateway. Resilience comes from independent layers that can catch the same error at different points.
Quick wins for a faster PC:
Clear out junk files and repair common Windows errorsFree Scan →Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Repair Windows errors before they cause bigger problemsFix Now →What firms should learn from the Knight case
- Live deployment is a risk event. A release process must control versions, permissions, configuration and rollback.
- Per-order checks are insufficient when a strategy can accumulate a firm-wide position.
- Controls must act before routing; detecting an order after submission is slower and weaker containment.
- Incident procedures must tell responders when to disconnect, whom to notify and how to verify the stop.
- Documentation, effectiveness reviews and annual certifications must reflect the system that actually operates, not an outdated description.
The central lesson is not that automation is uniquely reckless. It is that speed and scale magnify ordinary software, data and governance weaknesses. Layered controls reduce the chance that one defect becomes a market event, while practiced response limits the damage when prevention fails.
