What Happens to Mortgage Insurers When Home Prices Fall or Defaults Rise?

When home prices fall, borrowers usually have less equity and a defaulted property may sell for less than the outstanding mortgage. If defaults rise at the same time, mortgage insurers can face more claims and larger losses on each claim. Whether that pressure becomes a capital problem depends on coverage terms, recoveries, reserves, reinsurance, portfolio quality and the insurer’s capital buffer.

Mortgage insurance protects an insured lender against a specified portion of a covered mortgage default; it does not reimburse a homeowner simply because the home’s market value declined. No universal house-price drop or default rate automatically makes every mortgage insurer insolvent.

What mortgage insurance actually covers

Mortgage insurance is a lender-facing credit guarantee. Radian describes primary mortgage insurance as protection against mortgage defaults at a specified coverage percentage. The insurer pays according to the policy after a covered default and claim process, subject to contract terms, exclusions, loan information and required loss-mitigation steps.

That structure creates an important boundary: a falling home-price index is not itself an insurance claim. A delinquency is not automatically a paid claim either. A borrower may cure the delinquency, repay the loan, refinance, sell voluntarily or complete another workout before the insurer owes money. Claims arise when the contractual conditions for a covered default are met and the lender submits a valid claim.

Coverage also is normally partial. The insurer’s liability is tied to the covered claim amount and the policy’s coverage percentage, rather than necessarily paying the entire unpaid mortgage balance. The exact calculation can include the loan balance, interest, expenses, property value, foreclosure costs, exclusions and proceeds recovered from the property.

The stress chain from falling prices to insurer losses

1. Borrower equity shrinks

A price decline reduces the difference between a home’s value and the mortgage balance. Borrowers with substantial original equity may still have a cushion, while highly leveraged borrowers can move into negative equity quickly. Negative equity increases the financial loss associated with walking away, particularly when the borrower also faces unemployment, payment shock or other household stress.

Equity is loan-specific. A national or regional price index does not reveal the current loan-to-value ratio, amortization, property condition or local sale price for every insured mortgage. Consequently, the same percentage decline can produce very different claim outcomes across an insurer’s portfolio.

2. Property recoveries weaken

After a covered default, the lender or servicer generally seeks to sell the property or complete another resolution. If the property sells for less, fewer dollars are available to offset the mortgage balance and expenses. All else equal, the insurer’s loss severity rises because the recovery is smaller.

Recoveries can also be affected by foreclosure timelines, legal costs, taxes, maintenance, local demand and whether a borrower receives a modification. A price decline therefore raises potential severity but does not mechanically determine the final claim.

3. More defaults create more potential claims

When payment problems become more widespread, more insured loans can enter the pipeline for investigation, workout and claim filing. Claim frequency can rise before paid losses appear because insurers recognize delinquency, reserve and reporting activity ahead of final settlement.

Not every delinquent loan becomes a claim, and claims may be settled for less than the initial estimate. The timing gap matters: a quarter with few paid claims can still contain growing future exposure if serious delinquencies are increasing.

4. Frequency and severity compound

The most difficult environment combines many defaults with weak collateral recoveries. More claims increase total frequency; lower sale proceeds increase severity per claim. Portfolio geography, borrower credit, loan age, original and current loan-to-value ratios, product type and policy coverage determine how strongly those forces interact.

5. Reserves and capital absorb the shock

Insurers set reserves for reported claims and for losses that have occurred but are not fully settled. They also hold capital for the risk in coverage that remains in force. If expected losses rise, management may strengthen reserves, reducing current earnings, while adverse development on older claims can require additional provisions.

How regulators view the risk

OSFI’s 2027 Mortgage Insurer Capital Adequacy Test (MICAT) guideline defines insurance risk as “the risk that the provisions that an insurer holds to cover its obligations under the insurance contracts it has written are insufficient under a severe but plausible scenario.” The framework separates obligations in remaining coverage from incurred claims and identifies loss components in remaining-coverage liabilities.

This approach is intended to capture both known claims and the possibility that future claims on active policies will be worse than expected. Capital is a buffer, not a guarantee that losses cannot occur. A ratio can decline because assets lose value, liabilities rise, reserves are strengthened or new business changes the risk mix.

Canada: MICAT minimums, targets and current data

Capital levels for federally regulated insurers

OSFI’s MICAT guideline published September 10, 2026, takes effect January 1, 2027. It sets a 100% minimum MICAT ratio and a 150% supervisory target. The target is deliberately above the minimum: the extra cushion is intended to support early intervention and give an insurer room to absorb volatility before breaching the regulatory floor.

Canadian MICAT measure Value and timing Meaning
Minimum ratio 100%, effective January 1, 2027 Regulatory minimum under the 2027 guideline
Supervisory target 150%, effective January 1, 2027 Buffer above the minimum that supports supervisory intervention
CMHC insurance in force CAD 486 billion, Q1 2026 Portfolio exposure reported by CMHC
CMHC guarantees in force CAD 580 billion, Q1 2026 Guarantees reported by CMHC
CMHC-insured mortgage arrears 0.33%, Q1 2026 Dated portfolio observation for that quarter

If a Canadian insurer expects to fall below its own internal capital target, OSFI expects immediate notice and a plan to return to that target for supervisory approval. Management may preserve capital, change underwriting, reduce risk concentrations, obtain additional capital or take other measures. The guideline does not establish one house-price decline that automatically triggers failure.

Canada’s statute also requires approved mortgage insurers to maintain adequate capital in addition to the requirements of the Insurance Companies Act. The MICAT percentage and statutory obligation should therefore be read together rather than treated as a promise of payment to a homeowner.

What the current Canadian numbers do and do not show

OSFI’s 2026–2027 Annual Risk Outlook expects mortgage arrears and default incidence to rise over the following two years. CMHC’s Q1 2026 report, however, recorded a 0.33% arrears rate on its insured mortgages. These figures answer different questions: one is a supervisory outlook and the other is a single-quarter portfolio observation. Neither proves what future insurer claims or solvency will be.

OSFI also reported that variable-rate mortgages with fixed payments accounted for 36% of mortgage flows in December 2025 and identified that segment as having higher-risk attributes. That statistic describes borrower and loan risk in the wider market, not a direct measure of mortgage-insurer losses.

An IMF Country Report published in 2025 modeled a 183% weighted-average pre-stress solvency ratio for Canadian mortgage insurers. The figure is a modeled, pre-stress estimate, not a realized result. The IMF’s adverse scenario modeled higher incurred claims; scenario output should not be presented as an observed event or a forecast of a particular insurer’s failure.

United States: contract terms and state capital rules

Private mortgage-insurance mechanics in the United States are not identical to Canada’s federal MICAT system. Radian explains that maximum liability typically reflects the covered claim amount multiplied by the policy’s coverage percentage. The policy and applicable state law determine how claims, rescissions, exclusions, premiums, reserves and capital are handled.

MGIC’s 2025 Form 10-K reported a company-specific risk-to-capital ratio of 10.0-to-1 at December 31, 2025. That number applies to MGIC and should not be generalized to every U.S. mortgage insurer. MGIC also describes state capital rules that can restrict an insurer from writing new insurance when capital is inadequate.

Those restrictions can affect the market before insolvency. An insurer with limited capital may tighten underwriting, reduce exposure in risky geographies, reinsure more risk, raise capital or slow new business. Lenders could then face fewer participating insurers or different approval terms, although the available evidence does not establish one inevitable market outcome.

What happens inside an insurer as losses rise

Claims are reported and triaged

Servicers report delinquencies and potential claims. The insurer verifies coverage, documentation, payment history, property status and loss-mitigation activity. Some loans return to performing status; others proceed to a claim, modification, short sale or foreclosure resolution.

Reserves are updated

Actuaries and claims teams estimate unpaid losses using delinquency data, cure rates, property values, timelines and historical development. A deterioration in expected recoveries can increase reserves even before cash claims are paid. Reserve strengthening lowers reported profit and can reduce available capital.

Capital is tested against severe scenarios

Regulators and management examine whether assets and capital can absorb plausible combinations of price declines, unemployment, defaults, claim severity and adverse reserve development. A company can remain solvent while reporting lower earnings, but repeated adverse results may erode its buffer.

Business strategy may change

When capital becomes scarce, an insurer may conserve cash, seek reinsurance or new equity, alter pricing and underwriting, or decline some new risks. In the United States, state rules can directly limit new policy writing when capital is inadequate. In Canada, falling toward an internal target prompts supervisory engagement before the 100% minimum is breached.

Can mortgage insurers go bust if defaults rise?

Yes, insolvency is possible in principle, but rising defaults alone do not establish that outcome. The decisive question is whether total claims and expenses exceed the insurer’s reserves, reinsurance recoveries, assets and available capital under the governing rules. A diversified portfolio, strong initial capital and effective recoveries can absorb substantial losses; concentrated exposure, weak reserves or a rapid combination of defaults and price declines can create much greater pressure.

There is no universal percentage fall in house prices that guarantees failure. The same decline can be manageable for one insurer and severe for another because their insured loans, regions, policy coverage, reinsurance, investment assets and capital buffers differ. Public filings and regulatory ratios must be read with their methodology, date and jurisdiction.

What a homeowner, borrower or lender should infer

  • Homeowners do not receive a payment merely because their property value falls. Mortgage insurance generally protects the insured lender after a covered default.
  • A delinquency is an early warning, not a final loss. Cure rates, modifications and property sales determine how many potential claims become paid claims.
  • Lower equity increases vulnerability. Borrowers with little equity may face greater default incentives and produce larger losses if a sale cannot clear the debt.
  • Capital ratios require context. Check the jurisdiction, reporting date, capital definition and whether a figure is a regulatory result or a modeled scenario.
  • Availability can change before failure. Capital constraints may reduce new insurance capacity or alter underwriting even while an insurer continues operating.

How to read headlines about mortgage-insurer stress

  1. Identify whether the number refers to delinquencies, reported claims, paid claims, reserves or capital.
  2. Check the date and portfolio covered. A single-quarter arrears rate cannot answer a multi-year solvency question.
  3. Determine whether a result is observed or modeled. IMF adverse scenarios and supervisory stress assumptions are not realized losses.
  4. Read the policy terms behind the estimate, including coverage percentage, claim limits and recovery treatment.
  5. Compare the insurer’s capital with the applicable regulatory minimum and supervisory or internal target, without treating unlike Canadian and U.S. measures as interchangeable.

The practical conclusion is conditional: falling prices and rising defaults usually increase mortgage insurers’ potential claim frequency, claim severity or both. Reserves, recoveries, reinsurance and capital determine whether that pressure is absorbed, causes restricted new business or becomes a solvency event.
