What Happens to Employee Stock Options in an Acquisition? A Deal-by-Deal Guide

There is no automatic result when a company is acquired. The merger agreement, equity plan and your individual grant agreement determine whether your options are assumed by the buyer, replaced with buyer options, paid in cash, accelerated, continued under a successor arrangement or canceled. Vested and unvested awards can receive different treatment, and an underwater option may be canceled without payment.

Read the transaction notice together with your plan and grant documents. The word “acquisition” alone does not tell you whether you will receive cash, new equity or nothing.

The possible outcomes at a glance

Deal treatment What happens to the option Questions to verify
Assumption The surviving company keeps the award under successor terms. What company is responsible, and do vesting and service conditions continue?
Substitution Your option is exchanged for a buyer or surviving-company option, usually with an adjusted share count and exercise price. What exchange ratio, option term and exercise price apply?
Cash settlement The option is canceled and you receive a cash amount if the transaction value exceeds the exercise price, subject to withholding and deal conditions. How is the spread calculated, and when is payment made?
Continuation or cash incentive An unvested award may continue vesting or become a cash incentive that follows the former vesting schedule. Must you remain employed, and what happens if you leave?
Acceleration Some or all vesting occurs earlier than scheduled. Does the plan require a change in control, termination, or another condition?
Cancellation The award ends, with or without consideration depending on the documents. Is the option in the money, and does the plan permit cancellation without payment?

No reliable general statistic establishes how often each treatment occurs. Examples in one issuer’s plan or one transaction FAQ show what a deal can do, not what every acquisition will do.

Why the transaction documents control

An acquisition normally produces several documents with different jobs. The merger or acquisition notice describes the buyer’s proposed treatment and any election or exercise deadline. The equity plan gives the company authority to assume, substitute, accelerate or cancel awards. Your individual grant agreement states the option type, number of shares, exercise price, vesting schedule and any change-in-control language.

Read all three. A plan may permit several alternatives, while the signed transaction agreement selects one for the actual deal. A filed Cisco equity-plan provision, for example, says an agreement may provide for assumption or substitution, a replacement cash incentive preserving the spread on unvested awards, accelerated vesting, or cancellation “with or without consideration,” without the participant’s consent. That language demonstrates the range of permitted treatments; it does not predict what another company’s agreement will choose.

What can happen to vested options

Cash-out at closing

A cash settlement cancels the option and pays an amount tied to its economic spread. A transaction FAQ filed with the U.S. Securities and Exchange Commission describes payment based on the difference between the merger price per share and the option’s exercise price per share, multiplied by the number of covered shares, with tax withholding. That is an example of one deal’s formula, not a universal promise.

For an illustrative calculation, suppose a deal values each share at $18, your vested option covers 1,000 shares and the exercise price is $7. The gross spread is $11 per share, or $11,000 before withholding and any other transaction adjustment. The actual notice may use a different definition of merger consideration, impose conditions or settle on a different date.

Assumption by the buyer

The buyer may keep the existing award alive. You might exercise later under the original or amended terms, and vesting may continue. The successor company normally becomes responsible for administration, but the agreement should identify the new issuer and any changes to expiration, exercise procedures or settlement mechanics.

Substitution with buyer equity

Instead of paying cash, the transaction can exchange your option for an option over the buyer’s shares. The share count and exercise price are generally adjusted using a merger ratio so that the award reflects the transaction’s value. A Microsoft-filed plan exhibit illustrates this type of conversion; the actual ratio comes from the particular merger agreement.

Do not assume substitution is economically identical to your old award. Check the buyer’s share price used for the calculation, fractional-share treatment, expiration date, vesting schedule and whether the replacement is an option, restricted stock unit or another instrument.

Cancellation without value

An option can be canceled when the documents authorize it. If the option is underwater—its exercise price is at or above the deal’s per-share value—there may be no intrinsic spread to pay. Some plans expressly permit cancellation without consideration in that situation, although the precise threshold and procedure are deal-specific.

What happens to unvested options

Vesting continues after closing

The buyer may assume or substitute an unvested award and preserve the original vesting dates. Continued employment or another service condition may be required. If you resign, are laid off or are terminated, the successor agreement may stop future vesting even if the transaction itself did not cancel the award.

A cash incentive replaces the option

Some plans replace unvested options with a cash incentive that preserves the spread existing at closing and pays according to the former vesting schedule. The Cisco-filed language describes this structure explicitly. Payment can therefore occur months or years after closing rather than on the closing date, and the agreement may condition payment on continued service.

Acceleration

Change-in-control provisions may accelerate some or all unvested shares. Acquisition alone does not establish acceleration. Look for requirements such as a specified transaction, board action, termination, or another event in the plan and grant agreement. The notice should state the number of shares that vest and the effective date.

Cancellation

Unvested awards may also be canceled, with or without consideration, if the transaction documents allow it. An award with no spread may be especially vulnerable to cancellation, but even an in-the-money award needs to be checked against the selected treatment and any service conditions.

How the exercise price changes the result

The exercise price is the amount you must pay per share to exercise an option. Compare it with the transaction value allocated to one share:

  • In the money: the deal value is above the exercise price, creating a potential spread.
  • At the money: the values are equal, so there is no intrinsic spread before taxes or fees.
  • Underwater: the exercise price is above the deal value; a cash-out may be zero, and cancellation without payment may be permitted.

Use the consideration actually specified in the merger notice. Cash, stock, earn-outs, escrow, debt repayment and other adjustments can affect the per-share amount. A headline purchase price is not necessarily the number used to settle your option.

Assumption and substitution for incentive stock options

Option type matters. Your documents should identify an incentive stock option (ISO) or a nonqualified stock option (NSO). U.S. Internal Revenue Code section 424 contains requirements for qualifying ISO assumption or substitution, including a statutory test intended to prevent the replacement from providing additional benefits. That provision applies to qualifying ISO transactions; it is not a blanket rule for every employee option or every country.

A Microsoft equity-plan exhibit also includes a $100,000 aggregate fair-market-value rule for determining which options are treated as ISOs when first exercisable in a calendar year. That figure is plan and statutory context, not an acquisition payout threshold, and its current applicability should be verified before relying on it.

Tax, withholding and legal limits

Tax treatment depends on the transaction structure, option type, exercise history, jurisdiction and your individual facts. A law-firm analysis of a cash-cancellation example describes ordinary-income treatment, but that example does not answer every cash-out or substitution question. A qualifying assumed or substituted ISO can raise different issues from a cash cancellation, and an NSO generally follows a different framework.

Check whether the notice specifies payroll withholding, backup withholding, estimated-tax obligations or a net-share settlement. The amount shown as gross consideration may be reduced before you receive it. Keep records of the grant date, exercise price, shares, exercise transactions and settlement statement. Consult a qualified tax adviser for individualized advice, especially if you are outside the United States or hold ISOs subject to alternative-minimum-tax considerations.

Deadlines and employment conditions

Transaction notices often set a short election, exercise or information-confirmation window. Missing it can remove an available choice or leave the award to the default treatment. The notice may also specify a closing date, payment date, post-closing exercise period and the deadline for submitting tax forms.

  • Confirm the last date to exercise vested options before closing.
  • Ask whether an exercise must settle before the transaction closes or can remain outstanding.
  • Identify any requirement to remain employed for unvested vesting or deferred cash payments.
  • Check what happens if the deal is delayed, terminated or amended.
  • Verify how fractional shares, rounding and withholding are handled.

A practical review process

  1. Inventory each grant. Record ISO or NSO status, grant date, total shares, vested shares, unvested shares, exercise price, expiration date and any prior exercises.
  2. Read the change-in-control section. Search the equity plan and grant agreement for “assumption,” “substitution,” “acceleration,” “cash incentive,” “cancellation,” “change in control” and “termination.”
  3. Match the transaction notice. Locate the buyer’s treatment, exchange ratio, per-share consideration, withholding method, closing date and election or exercise deadlines.
  4. Calculate each grant separately. Apply the stated per-share value to vested and unvested portions, then subtract the exercise price where the deal uses a spread formula. Do not combine grants with different terms.
  5. Ask for a written calculation. Request the equity administrator’s transaction-specific worksheet showing share count, vesting status, exercise price, gross amount, withholding and net settlement.
  6. Get professional advice where needed. A tax adviser can address income and reporting; an attorney can interpret conflicting plan language or unusual transaction conditions.

Questions to send the equity administrator

  • Are my vested options being cashed out, assumed, substituted or canceled?
  • What happens to each unvested tranche and its original vesting dates?
  • What exact per-share consideration and exchange ratio are used?
  • Will the replacement award remain an ISO, and if not, what changes?
  • Do I have to remain employed for vesting or payment?
  • What are the exercise, election, tax-form and information deadlines?
  • What happens if the transaction does not close on the announced date?

Common mistakes to avoid

  • Assuming acquisition means automatic acceleration: acceleration must come from the governing documents.
  • Using the headline sale price: settlement usually relies on the transaction’s defined per-share consideration.
  • Ignoring underwater grants: an option with no spread may be canceled without payment.
  • Treating all grants alike: vested and unvested portions, ISOs and NSOs, and different grant dates may follow separate rules.
  • Exercising without checking the notice: an exercise can create tax, cash and timing consequences if the deal will instead cash-settle or replace the award.
  • Relying on another issuer’s plan: filed Microsoft or Cisco documents illustrate possible mechanisms, not your company’s contractual result.

Bottom line for employees

Your outcome is a contract question first and a tax question second. Build a grant-by-grant inventory, read the plan and grant agreement, follow the merger notice’s deadlines, and obtain the administrator’s written calculation. Only those deal-specific documents can tell you whether your options become cash, successor equity, continued vesting, accelerated shares or no payment.
