What GST Compensation Means for State Governments

GST compensation was a five-year statutory safety net for Indian states after the Goods and Services Tax replaced several state taxes. Under the Goods and Services Tax (Compensation to States) Act, 2017, the Centre protected each state’s GST-era revenue at a benchmark growing by 14% a year, compounded from that state’s 2015–16 base-year revenue. The arrangement ran from 1 July 2017 through June 2022. Compensation cess on specified goods financed the Compensation Fund; it was the funding source, not the 14% benchmark itself.

What is GST compensation?

GST compensation is the statutory payment intended to cover a state’s GST-related revenue shortfall during the transition to the new tax system. The 2017 Compensation to States Act created the arrangement when GST began on 1 July 2017. It was designed as a temporary bridge, not a permanent guarantee that state tax receipts would increase by 14% indefinitely.

States surrendered or subsumed several earlier taxes when GST was introduced. Their governments still had to pay for salaries, health care, education, welfare programmes and infrastructure, even though the new tax could produce a different revenue pattern. Compensation gave state budgets a predictable floor while the GST system matured.

The legal transition period was five years, ending in June 2022. The period is important: the 14% figure describes the protected-revenue calculation during that statutory window. It does not mean that every state’s actual GST collections rose by 14%, or that the Centre promised the same protection after June 2022.

How the protected-revenue formula worked

The Act used each state’s revenue in 2015–16 as its base. That amount was increased by 14% for each year of the transition, with compounding rather than a simple flat addition. In shorthand, a benchmark after n annual steps can be represented as the 2015–16 base multiplied by 1.14n. If the state’s measured GST revenue for a period was below the protected amount, the difference represented the compensation requirement, subject to the Act’s accounting and certification rules.

Element What it means
Base year The state’s 2015–16 revenue used for the statutory calculation.
Annual protected growth 14% compounded annually under the 2017 framework.
Transition period 1 July 2017 to June 2022, a five-year arrangement.
Compensation amount The gap between protected revenue and the state’s eligible GST revenue, calculated under the Act.

For illustration only, a base-year figure of ₹100 would become ₹114 after one 14% compounding step, ₹129.96 after two, about ₹148.15 after three, and about ₹192.54 after five. A state’s real benchmark was calculated from its own certified 2015–16 revenue, so the illustration is not a payment estimate for any particular state.

The formula therefore answered an entitlement question: what revenue level was protected under the law? It did not answer whether cash was immediately available, how much cess had been collected, or whether a payment had been finally certified. Those were separate administrative and financing questions.

How the Compensation Fund and cess fit together

The mechanism had two separate parts that are often confused:

  • Entitlement calculation: the protected-revenue formula determined how much compensation a state could be due.
  • Financing: the Centre levied GST compensation cess on specified goods and credited the proceeds to the GST Compensation Fund, from which payments were made.

Cess receipts therefore funded the obligation but did not set the 14% benchmark. If cess collections were lower than the amount due, a financing shortfall arose; that did not, by itself, change the statutory calculation of a state’s protected revenue.

This distinction is useful when reading a budget document. A statement about the Compensation Fund may describe receipts or cash on hand, while a statement about compensation may describe a state’s calculated entitlement. The two amounts can differ in timing because collections may arrive after an amount is assessed as payable.

What happened when the pandemic reduced cess receipts?

COVID-19 disrupted economic activity and reduced the flow of compensation cess just as states were relying on the transition support. The Ministry of Finance reported that the Centre borrowed and transferred money to states on a back-to-back loan basis rather than waiting for future cess receipts.

Officially reported item Amount and period How to read it
Centre-arranged borrowing ₹1.1 lakh crore in 2020–21 Borrowed to address the compensation-funding gap and transferred to states on a back-to-back basis.
Centre-arranged borrowing ₹1.59 lakh crore in 2021–22 A further back-to-back borrowing and transfer reported by the Ministry of Finance.
Release on 31 May 2022 ₹86,912 crore Released even though about ₹25,000 crore was then available in the Compensation Fund; the balance was advanced from Central resources pending cess receipts.

These borrowings were a way to provide cash to states when the fund’s receipts were insufficient. They should not be described as additional permanent compensation or as proof that the 14% benchmark was extended. They created repayment and interest obligations that later status documents included in the compensation-account calculations.

For state treasuries, the practical effect was a difference between receiving money on schedule and waiting for the dedicated cess account to accumulate enough cash. For the Centre, the arrangement shifted the timing of financing and created liabilities to be serviced from later cess receipts. Neither side of that transaction changed the original five-year legal boundary.

How much compensation was paid by the end of the transition?

In its 31 May 2022 release, the Ministry of Finance said it had released the entire amount of provisionally admissible GST compensation payable through that date, including the amounts for April and May 2022. A later GST Council status note said provisionally admissible compensation through 30 June 2022 had been paid to all states.

“Paid” in those statements refers to provisionally admissible amounts under the transition process. Final state-wise figures can still depend on final accounts, reconciliations and certification where the applicable rules require them. A 2022 payment announcement should not be treated as evidence that every later loan, interest or account item had been finally audited and settled.

The distinction between provisional and final is especially important for comparisons among states. A release date shows when funds were transferred, not necessarily when every underlying return, audit certificate or reconciliation was closed. Analysts should therefore identify whether a table reports provisionally admissible compensation, a final certified amount, or a financing advance.

A timeline of the transition

Date or period Development Why it matters
2015–16 State revenue base year The protected-revenue benchmark starts from each state’s own base, not a single national amount.
1 July 2017 GST and the compensation framework begin The five-year statutory transition starts.
2020–21 ₹1.1 lakh crore Centre-arranged borrowing reported Borrowing bridges the gap between compensation due and cess cash available during the pandemic shock.
2021–22 ₹1.59 lakh crore further borrowing reported Back-to-back financing continues as the funding gap persists.
31 May 2022 ₹86,912 crore released The Ministry of Finance says this covered provisionally admissible amounts through that date, including April and May.
June 2022 Five-year transition ends The statutory protected-revenue period concludes; this is not an automatic cancellation of later account obligations.
July 2024 Cumulative net cess collections reported at ₹7,61,215 crore A realized collection figure in a GST Council status agenda, distinct from later forecasts.
March 2025 and March 2026 Shortfall and surplus scenarios presented These estimates incorporate assumptions about growth, loans, interest and other account entries.

What the official account figures show—and what they do not

Later GST Council papers track cess receipts, compensation, borrowing and related obligations together. They contain both realized collections and forward-looking estimates, so the label attached to each number matters.

Figure Status and date Meaning
₹7,61,215 crore Net compensation cess collected from July 2017 through July 2024, as reported in a GST Council status agenda. A cumulative reported collection through July 2024, not a forecast.
₹1,67,250 crore Estimated FY 2025–26 cess collection in the same agenda. A projection based on an assumed growth rate; it is not a realized total.
₹1,31,000 crore Estimated compensation-account shortfall as of March 2025 in the 54th Council meeting material. A scenario estimate after considering projected compensation, back-to-back loan obligations, interest and other items.
About ₹40,536 crore Estimated surplus by March 2026 if revenue grew 10% in FY 2025–26. A conditional projection, not an audited final surplus.

The March 2025 shortfall and March 2026 surplus cannot both be read as settled balances. The latter depends on the stated 10% growth assumption and on the treatment of loans, interest and other account entries. Actual results require the relevant final accounts and official certification.

The ₹7,61,215 crore figure is also not interchangeable with the amount available for immediate distribution. “Net cess collected” is a cumulative receipts measure; account balances must be considered alongside compensation paid, borrowing obligations, interest and other adjustments. Likewise, the ₹1,67,250 crore FY 2025–26 figure is an estimate, not a cash receipt already credited.

Why the end of March 2026 matters

The 2017 Act set a legal boundary for collecting compensation cess. In the 53rd GST Council meeting, the chair stated that “while post March 2026, Compensation cess could not be collected based on the Compensation to States Act, 2017, the Council had the prerogative to devise some mechanism to collect cess.” The statement distinguishes the Act’s authority from any later mechanism the Council might design.

The 55th Council agenda recorded a Group of Ministers recommendation to continue cess at then-current rates through 31 March 2026 and to divide any surplus left after back-to-back loan obligations equally between the Centre and the states. The same agenda said the group needed more time to study what should happen after cess abolition, including constitutional, legal, operational and state-revenue effects.

This creates three separate policy questions: whether a levy can continue under the 2017 Act, whether a new legal mechanism could be created, and how any remaining surplus or debt should be allocated. A recommendation to continue rates through a specified date is not the same as a decision on the period after that date.

The official material summarized here does not establish the final post-March 2026 policy or an audited closing balance. A reader making a current fiscal or legal assessment should check the newest GST Council decisions, Finance Ministry releases and any subsequent legislation rather than treating a recommendation or projection as an enacted outcome.

What GST compensation means for a state budget

For a state finance department, compensation affected three different questions:

  1. Revenue protection: what amount the statutory formula treated as the state’s protected GST-era revenue.
  2. Cash timing: when the Centre actually released a provisionally admissible payment, including payments advanced while cess receipts were low.
  3. Account settlement: how cess collections, borrowings, interest, repayments and final certifications were reconciled.

Keeping these questions separate prevents common errors. A state could have a calculated compensation entitlement even when the Compensation Fund lacked enough cash. Conversely, a Centre-funded advance could provide liquidity without changing the underlying benchmark or proving that all final account work was complete.

Budget officers also need to distinguish a temporary receipt from a recurring own-tax source. Compensation was tied to a defined transition and its financing depended on a dedicated cess and, during the pandemic, borrowing. It should not automatically be carried forward as a permanent growth assumption in a state’s medium-term revenue forecast.

Common misunderstandings

“The 14% rate was a guaranteed growth rate for every state.”

No. It was the annual compounded growth rate used to set a protected-revenue benchmark during the five-year statutory transition. A state’s actual collections could be higher or lower.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“Compensation cess and compensation are the same thing.”

No. Compensation was the calculated support payable to a state; cess was the levy whose proceeds financed the Compensation Fund.

“The June 2022 payment ended every obligation.”

The official statements confirm payment of provisionally admissible compensation through June 2022. They do not, by themselves, resolve every later reconciliation, loan or interest item.

“A projected March 2026 surplus is already a final balance.”

No. The roughly ₹40,536 crore figure was conditional on 10% growth in FY 2025–26 and other assumptions in the Council presentation. It is not an audited outcome.

“Money advanced by the Centre was outside the compensation system.”

No. The back-to-back loans were a financing response within the transition account. They supplied cash when cess receipts were insufficient, while creating obligations reflected in later account statements.

How to read future announcements

When a new release discusses GST compensation, identify four labels before drawing a conclusion: the period covered, whether the number is collected or projected, whether it concerns a state’s entitlement or the fund’s financing, and whether it is provisional or finally certified. Those distinctions show whether an announcement concerns a payment to states, a borrowing arrangement, or the eventual closing of the compensation account.

Also check the legal authority and the date. A statement under the 2017 Compensation to States Act concerns the statutory framework; a later Council recommendation may concern a possible mechanism after the Act’s collection authority ends. The meeting number and publication date help distinguish a current decision from an earlier scenario or recommendation.

Frequently Asked Questions

What is GST compensation in simple terms?

It was a temporary statutory payment to protect a state’s GST-era revenue from falling below a benchmark based on its 2015–16 revenue, growing by 14% compounded annually for five years.

Who paid GST compensation to states?

The Centre released compensation from the GST Compensation Fund, which was financed by compensation cess on specified goods. During the pandemic shortfall, the Centre also borrowed and transferred funds on a back-to-back loan basis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Did the 14% guarantee continue after June 2022?

No. The 14% rate applied to the protected-revenue calculation during the five-year transition ending in June 2022. It was not an indefinite promise of 14% annual growth after that date.

Was all compensation through June 2022 paid?

The Ministry of Finance said provisionally admissible compensation through 31 May 2022 had been released, and a later GST Council status note said provisionally admissible compensation through 30 June 2022 had been paid to all states. Final reconciliations or certifications may still affect final state-wise accounting.

Why did the Centre borrow money for compensation?

Cess collections fell short during the COVID-19 shock. The reported borrowing—₹1.1 lakh crore in 2020–21 and ₹1.59 lakh crore in 2021–22—allowed transfers to continue while creating repayment and interest obligations linked to later cess receipts.

What happens to compensation cess after March 2026?

The reviewed official record does not establish the final policy. The 53rd Council minutes noted that the 2017 Act could not support collection after March 2026, while the Council could devise another mechanism. Later agendas discussed recommendations and further study, not a confirmed final outcome.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Is the projected ₹40,536 crore surplus a final amount?

No. It was a conditional GST Council projection for March 2026 assuming 10% revenue growth in FY 2025–26 and accounting for loans, interest and other items. It is not an audited closing balance.

The Bottom Line

Bottom line: GST compensation was a five-year, 14%-compounded revenue safeguard tied to each state’s 2015–16 base. Compensation cess financed the fund, while pandemic-era borrowing kept payments flowing when cess receipts fell short. Official statements report provisionally admissible payments through June 2022, but later balances and the post-March 2026 policy must be separated from forecasts, recommendations and unaudited account estimates.
