Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Fix the driver behind crashes, sound loss and screen glitches3Clear out junk files and repair common Windows errorsTo support treating a contractual damage, liquidated-damages amount or penalty as outside Indian GST, keep a contemporaneous file that proves five things: the underlying obligation, the breach or triggering event, how the amount was determined, that it compensates or deters rather than pays for a separate activity, and how the amount was recorded and settled. CBIC Circular 178/10/2022-GST (issued 3 August 2022) makes the substance of the arrangement decisive. A label such as “penalty” or “damages” does not determine the GST result.
The critical question is whether the recipient merely receives compensation for injury, loss or damage, or whether the recipient agreed, expressly or by implication, in return for payment to tolerate an act or situation, refrain from an act, or do something. The first pattern can be outside GST; the second can be consideration for a taxable supply.

The GST test: compensation or payment for an activity?
Schedule II paragraph 5(e) of the Central Goods and Services Tax Act covers agreeing to an obligation to refrain from an act, tolerate an act or situation, or do an act, when the arrangement otherwise constitutes a supply. Circular 178 explains that an agreement may be written or implied, but it cannot be presumed merely because money moved from one party to another.
CBIC states in paragraph 7 of the circular: “An agreement to do an act or abstain from doing an act or to tolerate an act or a situation cannot be imagined or presumed to exist just because there is a flow of money from one party to another.”

Accordingly, a payment made only because a party breached a contract or a legal requirement is generally outside GST when the aggrieved party has not separately promised to tolerate, refrain from, or perform something for the payer. A payment can point the other way when the recipient grants a distinct forbearance, accepts conduct in exchange for money, or performs another identifiable activity. A charge that is really part of the price of the principal supply must also be analysed with that supply rather than isolated by its description.
The circular’s examples include compensation for property damage or negligence, amounts for piracy or unauthorised use of intellectual property, stipulated delay damages in house construction, specified forfeitures of earnest money in failed sales or government bids, mining penalties for excess stock, employment-bond amounts for early departure, and cheque-dishonour penalties. Each example depends on its facts; none creates a blanket exemption for every amount called a fine.
Build a transaction evidence file
There is no special checklist or category-specific retention period prescribed by Circular 178. The following file is practical evidence designed to demonstrate the circular’s substance test. Apply the ordinary recordkeeping rules that govern the taxpayer and transaction as well.

1. The agreement and the obligation
Keep the signed contract, tender, work order, schedules, amendments and incorporated standard terms. Highlight the exact performance obligation and the clause dealing with liquidated damages, indemnity, penalty, compensation, forfeiture or recovery of loss. Retain related provisions on cure periods, extensions, waiver, acceptance, termination and dispute resolution.
This material establishes that the parties contracted for a substantive performance and that the payment arose from a defined failure, rather than from a separately purchased service. If a statutory or regulatory provision supplies the obligation, preserve the relevant law, licence condition, tender condition or policy in force at the time.

2. Proof of the breach or triggering event
Assemble dated evidence connecting the event to the obligation:
- milestone schedules, delivery records and time sheets;
- inspection reports, completion certificates and quality records;
- incident reports, photographs or system logs where relevant;
- notices of delay, default or non-compliance;
- correspondence acknowledging the event;
- an agreed admission, adjudication, arbitral order or court finding, if one exists.
Identify the contractual or statutory requirement that was not met and the date on which the failure occurred. A bare debit note with no factual record is weak evidence of a compensatory payment.
3. Proof of the compensatory or deterrent purpose
Retain the claim notice, the contractual calculation formula, loss assessment, supporting cost or impact evidence and the internal approval for the amount. Explain whether the sum reflects actual loss, a stipulated measure of probable loss, or a deterrent mechanism adopted under the contract or law.
Where the amount is fixed in advance rather than calculated from invoices or other actual costs, keep the clause and the rationale for applying it. Circular 178 recognises stipulated liquidated damages as a measure of loss where the recipient has made no separate promise in return. The file should show why the amount was charged and how it relates to the breach, not merely repeat the word “damages.”
4. Correspondence, negotiations and settlement terms
Preserve demand letters, responses, meeting notes, negotiation records, settlement agreements, releases and side letters. Review every document for a separate bargain. For example, the recipient may agree to allow continued use, waive a restriction, grant an extension, accept a revised schedule or perform another act in exchange for payment. That independent promise can alter the GST analysis even if the settlement document calls the amount compensation.

5. Debit, credit and payment trail
Keep the debit note or other claim, accounting entries, remittance advice, bank statement and reconciliation to the contract. Retain any tax invoice or credit note relating to the associated underlying supply. Make the description consistent across the claim, ledger and correspondence.
Do not treat a payment as outside GST solely because a debit note says “penalty.” Conversely, do not add GST merely because the amount was deducted from a contractor’s invoice. The documents must show whether the deduction is a remedy for non-performance or an amount paid for a distinct activity.
6. A contemporaneous tax analysis
Prepare a short memorandum while the facts are fresh. Record:
- the obligation and event that triggered the claim;
- the calculation and commercial purpose of the amount;
- why the recipient did not agree to tolerate, refrain from or perform an act in return;
- whether the amount is connected with, or embedded in, a principal supply;
- the relevant paragraphs of Circular 178 and any specific clarification;
- the conclusion, reviewer and approval date.
CBIC does not mandate this memo. It is a practical way to preserve the reasoning that links the documents to the substance test, especially when personnel, contracts or systems change later.

Apply the substance test before posting the amount
- Identify the breached duty. Write the exact contractual, tender, statutory or regulatory requirement and the event that failed it.
- Identify what the payer receives. Ask whether the payer receives only release from a claim or compensation for harm, or receives a separate right, tolerance, forbearance or performance.
- Separate remedy from price. Determine whether the amount is independent of the price of the principal supply or is actually an additional charge for completing, extending or modifying that supply.
- Trace the calculation. Reconcile the stipulated formula or loss assessment to the amount demanded, adjusted, waived and finally paid.
- Check for a specific clarification. Consider whether a later CBIC clarification or a sector-specific rule applies to the exact transaction.
- Document the conclusion. Have the tax position reviewed and preserve the evidence with the contract and accounting records.
Patterns that usually lead to different GST outcomes
| Charge pattern | Evidence that matters | Indicative treatment under CBIC guidance |
|---|---|---|
| Compensation for damage, loss or injury caused by breach, with no separate promise | Obligation, breach records, loss or stipulated-damages calculation, claim and payment trail | Likely outside GST because the amount is a compensatory flow of money rather than consideration for a supply |
| Payment for an expressly agreed tolerance, forbearance or other act | Settlement or contract language identifying the right, permission, extension or performance supplied in return | Potentially taxable as consideration for the identified supply |
| Charge embedded in the principal supply | Pricing terms, invoices, delivery or service records and the commercial connection between the charge and the main supply | Analyse with the principal supply; the label “penalty” does not isolate it from GST |
| Stipulated liquidated damages for delay | Milestone dates, delay notice, clause, formula and evidence that no separate tolerance was purchased | Can be outside GST when it measures compensation for the breach |
| Forfeited earnest money in a specified failed sale or government-bid situation | Bid or sale terms, forfeiture event, notices and settlement record | May be outside GST under the circular’s factual analysis |
| Regulated lender’s penal charge for breach of a material loan term | Loan agreement, RBI-compliant policy, borrower breach, calculation and account statement | Later CBIC clarification says no GST for penal charges imposed by regulated entities in compliance with the specified RBI directions |
The table is a decision aid, not an automatic classification. The same label can describe different arrangements, and the same type of contract can contain both compensatory remedies and taxable additional services.
Special clarification for regulated lenders
Following the 55th GST Council, a later CBIC clarification addresses penal charges levied by regulated entities for borrowers’ non-compliance with material loan terms. It refers to the Reserve Bank of India directions dated 18 August 2023 and states that compliant penal charges do not attract GST under the treatment of breach charges discussed in Circular 178.
Lenders should retain the loan agreement, the policy terms that implement the applicable RBI directions, evidence of the borrower’s material breach, the charge computation and the account statement or payment record. This clarification should not be extended automatically to every financial charge, every lender or every fee described as a penalty. Confirm that the entity is within the regulated scope and that the charge follows the specified directions.
Government contracts: handle an apparent CBIC inconsistency carefully
An older CBIC sectoral FAQ says GST applies to fines or liquidated damages for non-performance of government contracts. Circular 178, issued later on 3 August 2022, gives the broader substance test: compensatory breach payments without an express or implied agreement to tolerate, refrain from or do something are not consideration for a supply. The circular also discusses forfeiture by government or local authorities in specified bid situations.

Common documentation failures and how to correct them
Only a label, no factual record
“Penalty deduction” on a contractor ledger does not establish the reason or legal character. Attach the breached clause, dated default evidence and calculation.
No proof of the amount
A rounded settlement figure with no formula, loss assessment or approval invites the argument that it is an undisclosed price adjustment. Preserve the contractual formula or a documented loss analysis and explain any negotiated reduction.
Settlement grants a new right without tax review
A release that also grants continued use, an extension or permission to disregard a restriction may contain a separate promise. Analyse that promise before treating the entire settlement as outside GST; split components where the documents support separate treatment.
