What Due Diligence Should Investors Do Before Investing in a Cogeneration Project?

Investors should underwrite a cogeneration project, also called combined heat and power (CHP), as an integrated energy business rather than as a generator purchase. The investment works only when the site can use the electricity and recovered heat at the same time, under contracts and tariffs that turn that output into dependable cash flow.

Before committing capital, require measured electrical and thermal-load analysis, an independent feasibility review, a transparent project-specific financial model, verified host and fuel commitments, and evidence that permits, interconnection, construction, equipment performance and operations risks are contractually allocated. The framework below helps determine what is established, what remains conditional and what should stop an investment from reaching financial close.

As an Amazon Associate I earn from qualifying purchases.

Start with the question CHP must answer: who will use the output?

A CHP plant combines a prime mover, generator, heat-recovery equipment and an electrical interconnection. The prime mover may be a reciprocating engine, gas turbine, steam turbine, microturbine or fuel cell. Biomass and biogas systems can also require fuel preparation or refining before the fuel is suitable for the equipment.

Unlike a power-only project, CHP earns value from two linked products: electricity and useful thermal energy such as steam, hot water or chilled water. If either output is routinely unused, the project can lose much of its expected savings while still paying for fuel, maintenance and debt service. The U.S. Environmental Protection Agency (EPA) says CHP systems are typically designed and sized around a facility’s year-round baseload thermal demand. That principle is the first investment gate.

Use coincident load data, not annual averages

Request at least 12 months of utility and operating information where available. The useful set includes interval electric consumption, thermal demand, steam or hot-water flow, chilled-water requirements, operating schedules, planned expansions or closures and outage history. Plot electric and thermal demand on the same time axis. An annual average can conceal a mismatch in which the site needs heat at night but electricity during the day, or has high seasonal heat demand but little demand in summer.

Confirm how much output can be consumed onsite, exported to another nearby load or rejected. Heat-rejection equipment, backup boilers and export infrastructure are not free ways to solve an oversized design. Require the model to show hourly or sub-hourly utilization assumptions and identify the percentage of recovered heat that is actually useful.

Check the host’s operating reality

  • Verify production schedules, planned shutdowns, maintenance outages and future changes to the facility.
  • Confirm the quality and temperature of required thermal energy; a system producing hot water cannot automatically satisfy a high-pressure steam process.
  • Identify existing boilers, chillers, generators and utility contracts that CHP would displace or supplement.
  • Test whether the proposed plant can operate safely during host outages and whether resilience has a measurable economic value.
  • Document any offsite thermal customer or electricity-export assumption instead of treating it as an uncommitted opportunity.

Commission a staged feasibility study and independent review

Screening calculations are not an investment case. EPA’s project-development sequence moves from a preliminary screen to a Level 1 feasibility study and then to a more detailed Level 2 study. For an investment decision, have an experienced engineer or developer prepare the work and obtain an independent technical review where practical.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What Level 1 should establish

A Level 1 study should determine whether the site has a plausible load match, fuel source, physical location and economic pathway. It can use initial utility bills and approximate equipment costs, but it should clearly label assumptions and identify the data needed for the next stage. EPA reports that a Level 1 feasibility study typically takes four to six weeks and may cost up to $15,000. The agency does not state a publication date for this range; it was accessed in 2026, so treat it as a general planning figure rather than a quotation.

What Level 2 must replace

Level 2 should replace screening assumptions with measured electric and thermal load curves, a refined capacity and heat-recovery design, site drawings, updated capital and operating costs, permit and interconnection planning, and investment metrics such as net present value (NPV), internal rate of return (IRR) and payback. EPA reports a typical duration of one to four months and a cost of $20,000 to $200,000, depending on system size and complexity. Those are broad reported ranges, not a current bid.

The study should state design efficiency, expected availability, useful-heat utilization, auxiliary electricity use, startup and shutdown behavior, emissions and degradation. It should also explain why the selected prime mover fits the load shape, thermal quality, available fuel and operating requirements.

Require an independent technical opinion

An investor’s engineer should reconcile the feasibility study with drawings, vendor data, the host’s actual bills and the proposed contracts. The review should flag optimistic operating hours, unsupported efficiency, unpriced interconnection upgrades, inadequate space, unrealistic construction schedules and guarantees that do not cover the performance metrics used in the financial model.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Evaluate technology, fuel and lifecycle performance

Compare technologies on more than nameplate capacity. Examine electrical efficiency, recoverable heat quality, ramping, minimum stable load, emissions, noise, water use, maintenance intervals, expected life and major-overhaul requirements. A larger unit is not automatically better if it frequently operates below its efficient range.

Make the fuel contract an investment document

Obtain the fuel specification, quantity, pressure or quality requirements, delivery infrastructure, firm versus interruptible service, transportation charges, take-or-pay obligations, price indexation, curtailment rights, hedging arrangements and renewal or termination terms. For biogas or biomass, verify feedstock collection, contamination limits, storage, preprocessing and competing uses.

Compare the fuel-contract term and risk allocation with the host agreement, debt tenor and modeled project life. The U.S. Department of Energy (DOE) identifies a fuel-supply contract and price hedging as core investor diligence items and recommends long-term fuel contracts where possible. A short fuel commitment paired with long-term debt is a structural mismatch unless the model and reserves explicitly withstand it.

Underwrite overhauls and availability

Ask when engines, turbines, heat-recovery equipment, controls and emissions systems require major service. Include overhaul reserves, replacement parts, consumables, working capital and downtime in the cash-flow model. Availability should be a contractual and operational assumption supported by maintenance plans, not a default percentage copied from a vendor brochure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Verify the host, offtake and revenue arrangements

The host is often the project’s most important customer and counterparty. Obtain a signed energy-services, host or offtake agreement rather than relying on a letter of intent (LOI) alone. Verify the host’s creditworthiness, contract term, energy-pricing formula, savings allocation, minimum purchase or availability obligations, termination rights, credit support and remedies if the facility closes or its demand changes.

Understand what an LOI proves

DOE’s CHP Financing Primer lists a host or customer LOI among the documents an investor should review. An LOI may be binding or non-binding; legal counsel should identify which provisions create obligations. It is evidence of intent, not a substitute for a bankable contract that specifies payment, access, operating control, default remedies and what happens to equipment on termination.

Do not assume export revenue

If the model sells excess electricity, verify the applicable utility tariff, permitted capacity, export rights, metering, standby and backup charges, study requirements and actual compensation. Net-metering, feed-in treatment and other export arrangements vary by state and utility and can change with project size, technology and current rules. A general description of an incentive or tariff is not evidence that the specific project qualifies.

Inspect the core document set before financial close

DOE’s financing guidance identifies seven central diligence items. Require the complete documents, schedules and amendments, not summaries:

  1. Host/customer commitment: the LOI and, preferably, the executed host or energy-services agreement.
  2. Engineering feasibility study and financial model: with input data, formulas, operating cases and version control.
  3. Interconnection agreement, permits and easements: including applications, conditions, costs and responsible parties.
  4. Engineering, procurement and construction (EPC) contract: with scope, price, schedule and completion tests.
  5. Technology warranty and performance guarantee: tied to the output and efficiency measures in the model.
  6. Operations and maintenance (O&M) agreement: covering routine service, corrective work, availability and response times.
  7. Fuel-supply contract and price hedging: with delivery, pricing, curtailment and renewal provisions.

Test the EPC risk allocation

Check scope boundaries, fixed-price or escalation terms, construction milestones, delay remedies, acceptance standards, liquidated damages, commissioning obligations, warranty exclusions and responsibility for permits and interconnection. DOE’s CHP Project Development Handbook identifies fixed-price terms, delay penalties, acceptance standards and warranties as construction-risk controls. Confirm that guarantees cover the same capacity, efficiency, heat recovery and availability metrics used in underwriting, and assess whether the guarantor has the balance sheet to pay.

Read the O&M agreement as a cash-flow contract

Review operator qualifications, training, remote monitoring, planned and corrective maintenance, parts and consumables, service response, outage responsibility, exclusions, annual escalation, contract duration and termination rights. Align the O&M term and guarantees with the investment horizon. Require a plan for major overhauls and a funded reserve rather than assuming a routine service contract covers them.

Clear site, permit and grid gates early

Identify every approval that could delay construction or operation: zoning and land-use consent, building and fire approvals, air and water permits, environmental review, easements, fuel-pipeline upgrades, noise limits and construction access. For each item, record application status, responsible party, dependencies, fees, conditions and expected decision date.

EPA notes that permitting and interconnection vary with project size, geography, infrastructure changes and environmental effects. Submit applications early because review can be time-consuming and unpredictable. Do not treat an application receipt as an approval; model the consequences of conditions, denial or delay.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Interconnection diligence

Obtain the utility’s application requirements, studies, protection and control specifications, metering design, upgrade scope, fees, schedule, operating limits, standby or backup charges and export rules. Determine whether the governing standard is federal, state or utility-specific and confirm which agreement must be signed before equipment orders or debt drawdown.

Site control and physical constraints

Verify property rights for the plant, fuel lines, electrical equipment, heat-distribution piping, access roads and maintenance areas. Check geotechnical information, flood or fire constraints, equipment lifting routes, noise-sensitive neighbors and space for future replacements. An apparently available parcel is not controlled until easements, leases and access rights are enforceable for the full project term.

Build a transparent financial model with downside cases

Model unlevered and levered cash flow separately. Include installed cost, contingency, development expenses, interconnection and permit fees, fuel, O&M, insurance, property taxes where applicable, working capital, overhaul reserves, debt service, taxes, decommissioning and residual value. Show how each assumption was measured or contracted.

Core sensitivities

  • Lower operating hours or useful-heat utilization.
  • Fuel-price increases, supply interruptions and unfavorable indexation.
  • Higher capital cost, schedule delay and interest during construction.
  • Reduced electrical or thermal efficiency and equipment degradation.
  • Higher O&M cost, unplanned outages and overhaul timing.
  • Lower export compensation, new standby charges or loss of export rights.
  • Host credit deterioration, facility closure or early termination.
  • Loss or delay of an incentive, tax treatment or emissions credit.

Use base, downside and upside cases with explicit probabilities only when those probabilities are defensible. NPV, IRR and payback should be tested against the investor’s hurdle rate and required debt-service coverage. Resilience, emissions reduction and reliability can be valuable, but do not count them as project revenue unless the benefit is quantified and captured through a contract, tariff or other economic mechanism.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Review the capital structure

Check sources and uses, equity contributions, debt tenor, repayment schedule, interest-rate exposure, reserve accounts, covenants, construction contingency and major-overhaul funding. Determine whether returns depend on merchant exports, an unsecured incentive, residual value or energy prices that are not locked in. Financing terms and returns vary by project risk and stage; historic illustrative figures in the DOE handbook are not current market benchmarks.

Map every material risk to a responsible party

For each risk, identify the party that bears it, the protection provided and the remedy if the protection fails. The map should cover:

  • Construction completion, cost escalation and delay.
  • Equipment output, efficiency, emissions and warranty performance.
  • Permits, environmental conditions and site control.
  • Interconnection studies, upgrades, operating limits and export compensation.
  • Fuel quantity, quality, price, transportation and curtailment.
  • Host demand, payment, credit and early termination.
  • O&M quality, availability, outages and major overhauls.
  • Interest-rate, refinancing, insurance and cash-flow shortfall.

Have counsel and technical advisers review insurance, indemnities, default remedies, cure periods, step-in rights, assignment restrictions and lender direct agreements. A guarantee without a practical claim process, adequate security or a creditworthy guarantor is weak downside protection.

Use a disciplined investment sequence

  1. Screen technical fit: obtain coincident electric and thermal data, confirm fuel and thermal quality, and reject designs that rely on persistent heat rejection or speculative exports.
  2. Order Level 1 feasibility: document the preliminary load match, site, technology and economic pathway.
  3. Fund Level 2 engineering: refine design, costs, permits, interconnection and investment metrics using measured data.
  4. Commission independent review: reconcile vendor claims, drawings, utility information and host operations.
  5. Secure counterparties: execute host, EPC, fuel, O&M and interconnection agreements with enforceable guarantees.
  6. Clear permits and site rights: verify approvals, easements, access and utility conditions before financial close.
  7. Stress-test capital and contracts: run downside cases, fund reserves and assign every risk to a solvent party.
  8. Approve only against evidence: set closing conditions for missing data, unsigned agreements, unresolved permits or unpriced upgrades.

Compare competing CHP proposals on consistent evidence

When several projects or bids are available, compare them using the same operating cases and financial assumptions. The most useful axes are:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Comparison area Questions to answer
Load match What measured electrical and thermal demand is coincident, and what percentage of output is useful?
Technology and fuel Which prime mover, fuel, efficiency, emissions profile and overhaul plan fit the site?
Cost and schedule What is installed cost, contingency, escalation exposure and schedule certainty?
Revenue exposure How secure are fuel prices, host payments, utility tariffs and export compensation?
Permits and grid Which approvals, studies, upgrades and fees are complete, pending or conditional?
Contracts How strong are guarantees, liquidated damages, warranties and counterparty credit?
Operations What availability, O&M cost, response time and overhaul assumptions are supported?
Returns What are unlevered and levered NPV, IRR and coverage under identical sensitivities?

Published planning ranges and their limits

Activity EPA-reported general range How to use it
Level 1 feasibility Four to six weeks; up to $15,000 Early screening allowance, not a project quote. EPA page publication date not stated; accessed 2026.
Level 2 feasibility One to four months; $20,000–$200,000 Depends on system size and complexity; replace with a site-specific proposal.
CHP procurement Three to 30 months; $1,500–$5,000 per installed kW Broad planning range, not a current bid or final capital estimate.

Red flags that should pause an investment

  • The design is sized to annual average demand rather than measured coincident baseload.
  • Useful heat, export sales or resilience value appears in revenue without a customer, tariff or quantified benefit.
  • The host has only expressed interest and has no enforceable payment or access obligations.
  • Fuel pricing, availability or transportation is assumed but not contracted.
  • Performance guarantees do not match the metrics in the model, or the guarantor’s credit is unclear.
  • Interconnection, permit, easement or site-access work is described as routine without a schedule and cost allowance.
  • There is no funded plan for working capital, major overhauls, downtime or replacement equipment.
  • Returns work only with incentives, residual value, merchant exports or optimistic operating hours.

The DOE handbook states that a CHP project’s economic viability is determined not only by the equipment, but also by the quality of supporting contracts and permits and by risk allocation among project participants. That is the practical investment test: proceed only when the load, contracts, approvals and downside protections support the modeled cash flow.
