What Drives Electricity and Gas Prices—and How They Reach Household Bills

Electricity and gas prices are shaped first in wholesale markets, where supply, demand, fuel costs, weather and infrastructure determine what energy costs suppliers. Your household bill then adds networks, balancing, supplier operations, policy charges and taxes, before your tariff and consumption determine what you actually pay. Because those layers move on different schedules, a falling wholesale price does not always produce an immediate or equally large bill reduction.

How wholesale energy prices are set

Wholesale markets are where suppliers buy the gas and electricity they later sell to homes and businesses. The price changes when the balance between available supply and demand changes. A cold winter can increase gas use for heating; a heatwave can increase electricity demand for cooling; and industrial demand, outages or import constraints can tighten the market. When more energy is available than buyers need, prices generally face downward pressure.

Fuel costs and availability

Gas, coal, oil and other fuels have different production, import and transport costs. A disruption to a pipeline, liquefied-natural-gas shipment, power station or interconnector can reduce available supply and raise prices even if household consumption has not changed. For gas, import routes and storage levels are especially important because many countries rely on cross-border supply.

Renewable generation has no fuel bill in the same sense as a gas-fired plant, but its output varies with weather. Wind speeds, sunshine and rainfall affect how much wind, solar and hydroelectric power is available. If renewable output is low while demand is high, systems may need more expensive dispatchable generation.

Why gas can set the electricity price

Electricity markets commonly use marginal pricing. Generators are dispatched in an order that starts with the least expensive available output. The most expensive generator needed to meet demand at a particular time sets the wholesale price for all electricity traded in that period. In Great Britain, gas-fired generation has often been that marginal plant, so gas prices can influence the electricity price even when gas is not producing most of the electricity.

Ofgem reported that renewables supplied 44% of Great Britain’s electricity generation in 2025, yet gas can still be required during periods of high demand or low renewable output. Ofgem, relaying National Energy System Operator modelling, said gas could set the wholesale electricity price 30% of the time by 2030. That is a forecast rather than a guaranteed future share; more storage, interconnection, flexible demand and renewable capacity could reduce how often gas is marginal.

Ofgem describes the scale this way: “Wholesale energy costs, what you pay for the energy bought to supply your home or business, make up around 40% of your energy bill.” The word “around” matters: the proportion changes with market conditions, tariff design and which bill components are counted.

Why market changes do not appear immediately

Suppliers often buy energy in advance or hedge their exposure rather than purchasing every unit at the day’s spot price. A supplier that bought winter gas months earlier may not pass a sudden spot-market increase straight through to customers, while a later tariff review may reflect earlier purchases. Fixed-term contracts can hold a rate for an agreed period; variable tariffs can reset when their terms or a regulator’s price-cap period changes.

Wholesale costs are only one layer of a bill. Network charges, balancing costs, policy schemes, taxes and supplier operating costs can rise or fall independently. Consequently, a household can see its bill increase while wholesale prices are stable, or see only a partial decrease after wholesale prices fall.

What a household energy bill contains

The exact structure depends on the country, supplier and tariff, but most bills combine these elements:

  • Energy purchased: the gas or electricity supplied to your meter, reflecting wholesale purchases and the supplier’s purchasing strategy.
  • Networks: charges for operating, maintaining and upgrading electricity wires, substations, gas pipes and related infrastructure.
  • Balancing and system services: costs of keeping electricity supply and demand matched and managing congestion or other system constraints.
  • Supplier and industry costs: billing, customer service, bad-debt costs, compliance and other operating expenses, plus an allowed or actual margin.
  • Policy costs: levies that fund low-carbon generation, energy-efficiency programmes or support for vulnerable households.
  • Taxes and levies: consumption taxes and other government charges.
  • Usage charges and standing charges: a unit rate for each kilowatt-hour (or other billed unit) and, on many tariffs, a daily fixed amount payable even when you use no energy.

Unit rates versus standing charges

Your unit rate determines how much each additional kilowatt-hour costs. The standing charge is collected for every day of the billing period, regardless of consumption. A household that cuts usage to zero can therefore still receive a bill containing standing charges and any taxes or fixed components tied to them. Suppliers may recover network, policy or operating costs through either the unit rate, the standing charge or a combination of both.

Great Britain: a dated electricity example

The House of Commons Library used Ofgem’s Q2 2026 price-cap data to illustrate an average annual electricity bill of £875 for a direct-debit customer with typical consumption of 2,700 kWh. The cap applies to eligible standard-variable tariffs in England, Scotland and Wales; it is not a cap on every tariff and is not a UK-wide rule. The component figures below are specific to that quarter and usage/payment assumption.

Q2 2026 Great Britain electricity component Annual amount Share reported
Wholesale costs £333 38%
Network infrastructure £214 23%
Balancing costs £42 5%
Policy costs £78 9%
Operating, debt and industry costs £141 16%
Average annual bill for the stated typical-use direct-debit customer £875 100% total bill

The listed components do not add up to the total because other elements, including taxes and additional cap components, also apply. These are not a universal electricity split and do not describe a gas bill. Northern Ireland is outside this briefing’s scope and has a separate electricity market.

European Union context

The European Commission reported that the cost of electricity itself averaged nearly 49% of EU electricity bills in 2024. That is a Europe-wide historical average reported on a 2026 information page, not a forecast for an individual household. Member states apply different taxes, levies, network arrangements and support schemes, so a national bill can differ substantially from the EU average.

United States context

The U.S. Energy Information Administration reported preliminary 2025 average retail electricity prices of 13.63 cents per kilowatt-hour across all customer types and 17.30 cents per kilowatt-hour for residential customers. The figures come from Electric Power Monthly, Table 5.3, February 2026 preliminary data. They are U.S.-specific averages, not household bills, and should not be compared directly with a British or EU tariff without matching units, taxes, customer categories and time periods.

Why your bill can rise or fall

1. Fuel-price shocks

A rise in gas or other fuel costs can increase the supplier’s cost of buying gas directly. It can also raise electricity wholesale prices when gas-fired generation is marginal. A supply disruption can amplify the effect by making fuel unavailable precisely when demand is high.

2. Demand and available supply

High demand combined with limited generation tends to produce higher wholesale prices. Conversely, mild weather, lower industrial demand or plentiful renewable and conventional generation can ease prices. The same weather event can have opposite effects in different regions: a windy period may lower electricity prices where wind capacity is substantial, while a drought may reduce hydro output elsewhere.

3. Seasonal weather

Cold conditions usually increase gas consumption in homes that use gas heating. Heatwaves can increase electricity demand for air conditioning, while cold spells can raise electricity demand where homes use electric heating. Weather also changes renewable output, so its effect depends on the local generation mix and the technologies connected to the grid.

4. Networks and balancing

Wires, substations, pipes and storage facilities require continuing maintenance and investment. Electricity operators also pay for balancing actions when generation and demand do not match exactly or when a congested network prevents the cheapest power from reaching consumers. These charges can change by region and may be recovered through unit rates, standing charges or both.

5. Government policy and taxation

Taxes, environmental levies and support programmes are set through national or regional policy. A government decision can therefore change a bill even when wholesale prices are unchanged. The reverse is also true: a wholesale decline may be partly offset by higher network or policy charges.

6. Supplier purchasing and tariff design

Two suppliers serving the same area can offer different prices because they buy energy at different times, hedge differently, incur different operating costs or set different margins. A fixed tariff provides price certainty for its contract period but may include an exit fee or prevent you benefiting immediately from falling prices. A standard variable tariff can change under its terms and, in Great Britain, eligible tariffs are subject to Ofgem’s cap. Time-of-use tariffs charge different rates at different hours, shifting risk and opportunity to the customer.

7. Your own circumstances

Annual consumption, heating fuel, home size, insulation, meter type, payment method and tariff all affect the amount paid. A household with a low unit rate but high consumption can pay more than one with a higher rate and very low use. Direct debit, prepayment and other payment arrangements may have different prices or eligibility rules.

How to read and compare an energy bill

Use the following sequence when checking a bill or evaluating a new offer:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Identify the tariff type and contract dates. Record whether it is fixed, standard variable or time-of-use, when the current rate began and when a fixed term ends.
  2. Write down the unit rates and standing charges. Check separate electricity and gas rates, daily charges, taxes and any regional or meter-specific variations.
  3. Check actual consumption. Use meter readings or verified smart-meter data rather than an estimated reading. Compare the billed period with the previous year’s same season.
  4. Confirm payment and meter details. Note direct debit, prepayment or another method, and whether the property uses a single-rate, multi-rate or other meter.
  5. Separate price from usage. Multiply consumption by the applicable unit rate, then add standing charges and other listed components. This shows whether a change came from using more energy, paying more per unit or both.
  6. Compare offers on equal assumptions. Use the same region, expected annual consumption, payment method, contract length and treatment of exit fees. Compare both unit rates and standing charges, not just a headline annual estimate.
  7. Check switching eligibility and terms. Ofgem advises consumers to look for a deal that suits their needs and to check whether they can switch tariff or supplier. A switch is not guaranteed to save money; the result depends on your usage and the complete terms.

What households can do to manage costs

Reduce usage where it is practical

Using fewer kilowatt-hours lowers the usage-based part of a bill. The saving is larger when your tariff has a high unit rate, but standing charges and some policy or network costs remain. The financial effect therefore depends on how much of your bill varies with consumption. Compare your measured reduction with the unit rate rather than assuming a fixed percentage saving.

Choose price certainty deliberately

A fixed tariff can make budgeting easier when you value certainty, while a variable or time-of-use tariff may suit someone willing to accept changing prices or shift usage to cheaper periods. Consider the entire contract: unit rates, standing charges, end date, exit fees, payment requirements and whether the tariff is available to your meter type.

Use payment and meter information accurately

Submit regular readings unless your smart meter is communicating correctly. Estimated consumption can make a bill appear to change because of catch-up adjustments rather than a new market price. Check that the meter number, opening and closing readings and payment method are correct before disputing a charge.

How to interpret price claims responsibly

Energy figures are meaningful only with their scope attached. Ask five questions: Which country or market is covered? Is the number wholesale, retail or a bill component? What date and tariff period does it represent? What consumption and payment assumptions were used? Is it measured data, a regulator’s cap calculation or a forecast?

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For example, the £875 figure is a Great Britain Q2 2026 cap illustration for typical electricity use and direct debit; it is not a promise that every household pays £875. The EU 49% figure is a 2024 average share of electricity cost. The U.S. cents-per-kilowatt-hour figures are preliminary 2025 retail averages. Bill shares and cap values can age quickly, so consult the relevant regulator or energy authority for the latest period before making a household decision.

Electricity and gas bills are therefore the result of a chain: physical conditions shape wholesale markets; suppliers’ purchasing decisions determine when those costs are passed through; networks, balancing, policy and taxes add separate charges; and your tariff, payment method and consumption determine the final amount. Understanding each link helps you identify whether a higher bill reflects market prices, greater use, a tariff change or a charge that has nothing to do with today’s wholesale market.
