The most credible bust scenario is a commercial-returns disappointment after an exceptionally large, concentrated and increasingly debt-financed investment wave. If customers do not pay enough for AI services, usage stalls, operating costs stay high or promised productivity gains arrive slowly, investors can reprice AI companies and lenders can pull back. That combination could turn rapid capital spending into a prolonged investment downturn rather than a one-day stock-market correction.
A burst is not inevitable. The International Monetary Fund said in April 2026 that hyperscaler earnings and free cash flow were still strong and financial-stability risks remained contained. The central question is whether durable demand and productivity gains arrive quickly enough to justify the spending, valuations and financing commitments already in place.

Why the current investment cycle is unusually exposed
The scale of planned spending leaves little room for disappointment. The Bank for International Settlements (BIS) says the five largest hyperscalers are set to spend more than $1 trillion on AI-related capital expenditure during 2025 and 2026. Those commitments are growing faster than the companies’ earnings and free cash flow, increasing reliance on external financing and on expectations of much larger future revenue.

It also reports that hyperscalers raised more than $100 billion in bond financing from January 2025 onward. These are sector-wide figures, not a forecast of losses, but they show why a small change in expected returns could have effects beyond a few technology shares.

A bubble forms when prices and investment depend on returns that have not yet been demonstrated. In AI, the relevant test is not whether the technology is useful. It is whether revenue, margins and productivity gains can grow fast enough to cover chips, electricity, data centers, research, staffing, depreciation and the cost of borrowed money.
Seven developments that could make the bubble burst
1. Enterprise demand or consumer willingness to pay falls short
AI investment assumes that businesses will keep expanding usage and that consumers will pay for new capabilities. A disappointment could arise if pilot projects do not become large deployments, customers use AI tools only occasionally, or buyers switch to cheaper models that produce less revenue for infrastructure providers.
High usage does not automatically mean healthy economics. Inference can be expensive, especially for demanding models, and price competition can pass efficiency gains to customers rather than to suppliers. If revenue per query declines faster than computing costs, gross margins will compress even while workloads increase.

The BIS describes an investment race in which companies may commit resources before commercial returns are clear. If realized earnings miss the assumptions embedded in current spending plans, projects can be delayed, canceled or written down. BIS General Manager Pablo Hernández de Cos said that disappointment in returns could trigger a sudden financing pullback and turn the capital-expenditure boom into a protracted investment bust.
2. A valuation reset arrives before an earnings collapse
Stocks can fall sharply without companies becoming insolvent. BIS analysis finds elevated valuations for firms at the core of the AI build-out, unusually high implied long-term earnings growth and compressed risk premia. In that setting, a slower product release, a model that fails to improve as expected or a weaker revenue outlook can produce a large multiple contraction.
This mechanism is faster than a conventional investment cycle. Portfolio managers may reduce exposure as soon as forecasts change, and risk models can force additional selling when volatility rises. The result can be a sudden repricing of shares that makes it more expensive for companies to issue equity or debt, even if their current operations remain profitable.

3. Debt and refinancing pressure turn slower growth into a cash problem
When capital spending runs ahead of cash generation, companies must refinance, sell bonds or depend on contractual payments from customers and partners. If expected projects are postponed, data-center builders, equipment suppliers and AI laboratories can lose future revenue while their interest and principal obligations remain fixed.

Higher refinancing spreads can make a viable project uneconomic. Maturities arriving during a risk-off period are especially dangerous because a borrower may need to raise money precisely when lenders are tightening standards. The Federal Reserve has recorded market contacts’ concerns about debt-financed AI spending, private-credit stress and valuation-triggered corrections.
The problem can spread through suppliers. Engineering, procurement and construction contractors may have hired staff, ordered equipment or built facilities for a customer that later scales back. Their balance sheets then carry costs that were justified by a forecast rather than by completed demand.
4. Circular financing hides how much demand is genuine
BIS describes arrangements in which chipmakers and hyperscalers take equity stakes in AI companies that, in turn, commit to buying chips or computing capacity. Data-center projects may also rely on long contracts with exit clauses that are difficult for outsiders to evaluate.
These links do not prove that reported sales are fictitious. They do make the system harder to analyze because one firm’s financing can support another firm’s purchase, and the same expected revenue may underpin several claims. IMF analysis calls these interconnected counterparties “circle firms” and warns that multidirectional exposures can amplify shocks in nonlinear ways.
If one participant cuts orders, the effect can move through equity values, supplier revenue, collateral and loan covenants. A headline showing strong bookings may therefore be less reassuring if those bookings depend on counterparties that are financing one another.

5. Power, grid and chip bottlenecks push costs above planned levels
The BIS identifies electricity, grid equipment and advanced semiconductors as constraints on the build-out. Scarcity can raise power prices, lengthen grid-connection queues and delay the opening of data centers. Firms may respond by signing long-dated capacity contracts or paying premiums for scarce components.
Those commitments are useful when demand is strong, but they become fixed costs if customers slow spending. A facility that cannot obtain power on schedule can also miss its revenue window while construction and financing expenses continue. Conversely, a facility completed just as demand weakens can add excess capacity and intensify price competition.
6. Faster technological obsolescence makes assets worth less than their accounting lives
The IMF reports that major hyperscalers assign property, plant and equipment an average accounting useful life of about seven years, while GPUs and advanced chips could become obsolete within two years. The mismatch creates impairment and replacement risk: a company may still be depreciating equipment that no longer delivers competitive performance.

Shorter economic lives mean more frequent replacement spending, more pressure on free cash flow and more occasions to refinance.
Technology does not have to stop improving for this risk to matter. Rapid improvement can be the reason existing hardware loses resale value before its book value reaches zero.
7. Interest rates, inflation and adoption frictions create a macro shock
Higher interest rates reduce the present value of distant profits, increase debt-servicing costs and restrict credit supply. They can therefore hit AI companies through both valuation and financing channels at the same time. Inflation can add a third pressure by raising construction, electricity and labor costs.

The New York Fed has warned that adoption frictions could temporarily depress realized efficiency while elevated valuations create financial fragility. Staff author Simone Lenzu described the combination as an AI-specific stagflation risk: cost-push inflation and financial fragility could occur together, while the interest-rate tool alone would be poorly suited to address both.
A macroeconomic slowdown would make the problem harder. Companies usually delay experimental software and infrastructure projects when budgets tighten, so a recession could reduce demand just as financing becomes more expensive.
How a localized disappointment could become a full investment bust
- Evidence of weaker returns appears. Customer renewals slow, inference margins narrow, or productivity gains fail to show up in operating data.
- Analysts cut forecasts. Lower expected earnings reduce the justification for high valuations and ambitious capacity plans.
- Equity prices reprice. Falling share prices raise the cost of capital and weaken the collateral available to lenders.
- Financing tightens. Banks, bond investors and private-credit funds demand higher spreads, shorter maturities or stronger covenants.
- Projects are canceled or deferred. Data-center developers and suppliers lose orders while debt, leases and power contracts remain.
- Asset values fall. Surplus facilities, specialized equipment and older accelerators may be difficult to sell at their carrying values.
- Credit losses feed back into investment. Weaker borrowers reduce spending further, creating a cycle of lower demand, lower cash flow and tighter lending.
Comparing the main burst triggers
| Trigger | Likely speed | Debt and refinancing exposure | Concentration | Demand or margin dependence | Rate and inflation sensitivity | Asset value if technology changes |
|---|---|---|---|---|---|---|
| Demand and earnings disappointment | Gradual at first; faster after guidance cuts | High where projects rely on future cash flow | High among hyperscalers and major suppliers | Direct; requires customers to pay profitably | Higher rates worsen the shortfall | Facilities and equipment can become excess capacity |
| Valuation reset | Potentially immediate | Indirect initially, then higher issuance costs | Very high because leading firms dominate indexes | Depends on revised earnings expectations | Highly sensitive to discount rates and risk premia | Operating assets may remain useful despite lower share prices |
| Debt or refinancing stress | Fast around maturities or covenant breaches | Direct and potentially severe | Concentrated in highly leveraged borrowers and projects | Cash flow must cover fixed payments | Higher rates raise interest expense | Distressed sales can push prices below book value |
| Circular-financing unwind | Nonlinear; can accelerate after one failure | High if the same counterparties support several claims | High within linked chip, cloud, laboratory and data-center groups | Reported demand may overstate independent demand | Credit-market stress magnifies the effect | Collateral values can fall together |
| Infrastructure bottlenecks | Months to years, then abrupt if demand turns | High for long-term power, lease and construction commitments | Concentrated in regions with limited grid capacity | Costs rise before revenue is secured | Power and construction inflation are important | Delayed or underused facilities lose economic value |
| Technology substitution | Can be rapid after a major efficiency gain | High because replacement spending arrives early | Concentrated in specialized hardware | Lower computing demand can reduce utilization | Rates affect the cost of replacing assets | Older chips may depreciate much faster than planned |
| Macro shock | Fast for markets; slower for projects | Broad across borrowers | Can begin in U.S. markets and spread globally | Budgets and adoption slow together | Direct exposure to rates, inflation and credit supply | Most assets retain use, but prices fall in a downturn |
How losses could spread beyond AI stocks
A repricing would first be visible in equities, but the transmission channels are wider. Corporate-bond spreads could rise for companies that build or lease data centers, supply specialized equipment or depend on a small number of large customers. Private-credit funds may face losses or redemption pressure if borrowers’ cash flows deteriorate and collateral values decline.
Households are exposed through retirement accounts and other equity holdings. The BIS notes that U.S. stocks account for about 64% of the MSCI Global index, so a U.S.-led repricing can affect portfolios and financing conditions worldwide. Lower household wealth can reduce consumption, while companies facing expensive credit may cut investment and hiring.
Suppliers outside the technology sector can also be affected. Construction firms, utilities, landlords and equipment manufacturers may have expanded on the expectation of sustained data-center demand. If that demand disappears, the shock reaches regional employment and commercial property as well as financial markets.
BIS General Manager Hernández de Cos has cautioned that a risk repricing triggered by higher rates or an AI bust could produce a corporate credit freeze with wider effects on aggregate investment. This is a transmission risk, not a prediction that every lender or economy would fail.

Indicators that can reveal whether the boom is being validated
- Revenue quality: Track recurring AI revenue, customer concentration, renewal rates and the share of sales supported by independent end users rather than affiliated counterparties.
- Unit economics: Compare inference costs, gross margins and price per workload with the growth rate of computing capacity and capital expenditure.
- Cash and debt: Watch hyperscaler free cash flow, new bond issuance, maturity walls, refinancing spreads and changes in credit covenants.
- Capacity utilization: Follow electricity prices, grid-connection delays, chip lead times, data-center vacancy and the amount of capacity available for resale.
- Hardware economics: Look for falling GPU resale values, shortened depreciation schedules, impairment charges and rapid migration to different architectures.
- Market pricing: Monitor equity risk premia, valuation dispersion and credit spreads for AI-linked borrowers instead of relying on index performance alone.
- Private credit: Watch redemption requests, delayed marks, covenant waivers and disclosures about data-center, supplier and infrastructure exposures.
What would distinguish a correction from a true bust?
A correction can remove speculative valuation without stopping useful investment. Shares may fall while customers continue signing profitable contracts, free cash flow covers new projects and lenders remain willing to refinance sound borrowers.
A bust is more persistent. It would involve several of the following at once: falling demand or margins, canceled capacity, impaired equipment, distressed refinancing, supplier failures and a broad tightening of corporate credit. The key difference is feedback. In a correction, lower prices can reset expectations. In a bust, lower prices and tighter credit cause the underlying investment and demand to contract further.
Why a burst is possible but not predetermined
There are reasons not to treat the current boom as automatically fraudulent or doomed. The IMF reported in April 2026 that hyperscaler earnings and free cash flow were strong and that immediate financial-stability risks were contained. Productive applications may expand, model efficiency may improve and cash-generating businesses may absorb more of the investment than pessimists expect.
Quick wins for a faster PC:
Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Repair Windows errors before they cause bigger problemsFix Now →Still, strong current results do not settle the question of future returns. The burden of proof rises as spending, leverage and asset lives become more aggressive. The most important test is whether independently funded customer demand and durable margins grow quickly enough to support the infrastructure being built.
As Hernández de Cos put it, the scale and speed of the investment boom, together with the weight of expected commercial returns, warrant caution even though a bust is not inevitable.
