Existing fixed-rate bonds become less attractive than newly issued bonds with higher yields, so their prices generally fall and the fund’s net asset value (NAV) may decline. Funds holding longer-maturity bonds are usually more sensitive to this change than otherwise similar short-term funds.
The size and duration of any decline depend on the fund’s duration, maturity profile, credit quality, security types and turnover. A fund share also has no maturity date at which your original investment is guaranteed to be returned. Review the fund’s current prospectus, shareholder report and holdings before deciding whether its risks fit your time horizon.

Why rising rates can push a long-term bond fund down
A bond’s coupon is generally fixed when it is issued. If comparable new bonds begin offering higher yields, investors will pay less for the older bond’s unchanged payments. That repricing affects the market value used to calculate a bond fund’s NAV.
The U.S. Securities and Exchange Commission summarizes the mechanism this way: “When interest rates go up, the market value of bonds owned by a fund generally will go down.” (SEC, Bond Funds and Income Funds.) The relationship is general rather than perfectly uniform: bonds with different coupons, maturities, call features, credit quality and liquidity can react differently.

The SEC’s worked illustration
In a 2013 Investor Bulletin, the SEC illustrates a Treasury bond with a 3% coupon whose market interest rate rises from 3% to 4%. In that example, the bond’s illustrated price falls from $1,000 to $925 when nine years remain until maturity. This is a teaching example, not a forecast or a universal percentage decline for every bond or fund. (SEC Investor Bulletin, June 26, 2013.)
Why long maturities usually create more rate sensitivity
Longer-term bonds lock in their payments for more years. When market yields change, more of those distant payments must be repriced, so a long-maturity portfolio generally experiences a larger price movement than a comparable short-maturity portfolio. This is a like-for-like comparison; a fund’s credit risk, coupon mix, derivatives or mortgage holdings can change the result.
Long-term does not mean every holding has the same exposure. A fund may own government, municipal, corporate, mortgage-backed, zero-coupon or mixed debt securities. Read the fund’s maturity distribution and strategy rather than relying only on the word “long-term” in its name.

How duration helps measure the exposure
Duration is a practical indicator of how sensitive a bond portfolio may be to interest-rate changes. The SEC describes it as a measure of interest-rate sensitivity and advises investors to use the fund’s current reported figure when comparing products. (SEC, Ultra-Short Bond Funds.)
Duration is not a promise that a fund will lose a particular amount when rates move by a particular number of percentage points. It can change as bonds age, the manager buys or sells securities, cash flows arrive and market conditions shift. It also does not fully capture credit spreads, defaults, prepayments, liquidity conditions or concentration.
Questions to ask about a fund’s duration
- What is the duration reported in the latest fact sheet, prospectus or shareholder report?
- Is the figure an average for the whole portfolio, and does the document explain how it is calculated?
- Has duration changed materially over recent reporting periods?
- Are mortgage-backed or callable securities likely to change their expected cash flows as rates move?
A bond fund is not an individual bond held to maturity
An individual bond has a stated maturity date and repayment terms. If you hold it to maturity and the issuer meets its obligations, you receive the promised principal and interest. Selling before maturity exposes you to the market price at that time, which may be below face value. (SEC Bonds FAQ.)

A bond fund instead owns a changing portfolio, and your shares represent a claim on that portfolio’s current value. The fund does not return every shareholder’s principal on one fixed date. Managers may sell bonds, reinvest cash, change maturities or replace securities, while investors can sell their shares whenever the market is open at the then-current NAV (subject to the fund’s dealing rules). Waiting for a fund to “mature” therefore does not guarantee recovery of your purchase price.

Credit and default risk
Credit risk is the possibility that an issuer misses interest or principal payments, or that the market demands a higher yield because the issuer appears less creditworthy. A fund concentrated in lower-rated corporate or municipal debt generally has more credit risk than one investing mainly in high-quality government obligations. Government exposure may reduce credit risk, but it does not prevent market-value losses when rates rise. The SEC notes that even government-guaranteed or insured bonds can be worth less if sold before maturity.
Prepayment and call risk
Some bonds, especially mortgage-backed and callable securities, can be paid off early. This is more likely when rates fall and borrowers refinance. The fund then may have to reinvest at lower yields and may lose the income it expected from the original security. A fund’s prospectus should explain how prepayments, calls and extension risk affect its strategy.

Inflation risk
Inflation reduces the purchasing power of fixed interest payments. A fund can distribute the same dollar income while that income buys less. Inflation expectations can also influence market yields and bond prices. The SEC identifies inflation as a risk investors should consider alongside interest-rate and credit risk.
Liquidity, market and concentration risk
In stressed markets, some bonds can be difficult to sell quickly without accepting a discount. Broad market moves, an exposure to one issuer or sector, or a portfolio concentrated in one security type can magnify volatility. Check the prospectus for market, issuer, liquidity and concentration-risk disclosures rather than assuming a diversified-looking fund is immune.
What a rate increase may do to a fund’s income
A falling NAV does not automatically mean the fund’s cash distributions are permanently lower. Income depends on the coupons and other cash flows from current holdings, securities that mature or are sold, reinvestment opportunities, portfolio turnover and fees. As older bonds roll off, a manager may be able to buy higher-yielding securities, but the timing and effect differ by fund.
Best Value
Conversely, a higher yield environment does not guarantee a quick recovery in either NAV or distributions. The general relationship cannot provide a timetable or a quantified income change for a particular fund. Use its current portfolio, duration, distribution history and disclosures for a fund-specific assessment.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How to evaluate a long-term bond fund before investing
- Identify the mandate. Read the fund’s objective and strategy to determine whether it targets government, municipal, investment-grade corporate, high-yield, mortgage-backed or mixed debt.
- Open the current prospectus. Find the sections covering principal risks, maturity policy, duration targets, derivatives, borrowing, calls and portfolio concentration. The SEC explains how to read these sections in its mutual-fund prospectus guide.
- Check the latest shareholder report. Confirm the reported duration, maturity distribution, largest holdings, issuer mix and credit ratings. A historical article or an old fact sheet may no longer describe the portfolio.
- Separate rate risk from credit risk. A fund holding long-dated government bonds may have substantial duration exposure with relatively low default exposure. A shorter high-yield fund may have less duration but more credit risk.
- Inspect security-specific features. Look for mortgage prepayment exposure, callable bonds, zero-coupon securities, foreign issuers, derivatives, liquidity limits and sector concentration.
- Match the fund to your time horizon. If you may need the money soon, a large NAV decline could force you to sell at an unfavorable price. Consider whether you can tolerate losses without relying on an assumed rebound date.
- Review changes periodically. Duration, holdings and credit quality can change. Recheck the latest filings and shareholder report rather than treating a past snapshot as permanent.
How to compare two bond funds
Compare like with like. A long-term government fund and a short-term high-yield fund differ on several dimensions, so choosing solely by yield or maturity can hide the dominant risk.
| Comparison axis | What to examine | Why it matters when rates rise |
|---|---|---|
| Duration | Current duration reported by the fund | A higher duration generally indicates greater sensitivity to yield changes, but it is not a complete loss estimate. |
| Maturity profile | Weighted average maturity and the range of maturities | Longer-maturity holdings generally experience larger rate-driven price changes than comparable shorter holdings. |
| Credit quality | Ratings, investment-grade share and unrated exposure | Lower-rated issuers add default and spread risk that can move independently of Treasury rates. |
| Issuer and sector mix | Government, municipal, corporate, mortgage-backed and other exposures | Different sectors respond differently to economic conditions, calls, prepayments and liquidity stress. |
| Prepayment and call features | Mortgage and callable-bond exposure; stated call policies | Early repayment can force reinvestment at less attractive yields and alter expected duration. |
| Other disclosed risks | Inflation, market, issuer, liquidity and concentration language | These risks can amplify losses or make it harder to sell at a desired price. |
| Documents | Latest prospectus and shareholder report | Current disclosures are more useful than generic descriptions or stale performance figures. |
Common mistakes to avoid
- Assuming a fund has a maturity date. Its portfolio is continuously managed; shares do not promise repayment on a specified date.
- Treating duration as an exact forecast. Duration is a sensitivity measure, not a guarantee, and it omits several important risks.
- Believing government holdings eliminate losses. They can reduce credit risk, but their market prices still generally fall when rates rise.
- Using yield as a complete risk measure. A higher yield may compensate investors for lower credit quality, liquidity constraints or complex securities.
- Relying on old documents. Holdings, duration and credit exposure can change after a fact sheet is published.
- Expecting a guaranteed recovery. Neither a future rebound in NAV nor a rapid increase in distributions is assured.
If rates rise after you already own the fund
Start by checking whether the fund still serves the objective and time horizon for which you bought it. Read the latest holdings and duration, identify whether the decline reflects rate moves, credit deterioration or both, and determine whether you need to sell soon for a known expense. Selling converts the current market value into a realized result; holding does not create a maturity-date guarantee.

SEC investor education is general information, not individualized investment advice.
Putting the risks in context
The central risk is straightforward: rising market yields generally reduce the prices of existing fixed-rate bonds, and long-maturity portfolios usually feel that effect more strongly. Duration helps you compare sensitivity, but credit quality, prepayments, inflation, liquidity and concentration can be just as important. A careful decision requires the fund’s current prospectus, shareholder report and holdings, plus an honest assessment of when you may need your money.
