A private placement’s exemption from SEC registration is a legal filing status—not an approval, safety assessment, or guarantee. The exact risks depend on the security, offering exemption, contracts, issuer and jurisdiction, but every prospective investor should be prepared for a total loss, an indefinite holding period, incomplete information and the possibility of fraud.
The core risks at a glance
Private-company investing is not one standardized product. A common US route is a private placement relying on a Regulation D exemption, but companies also use other exemptions and structures. The table below is a practical risk map for evaluating an actual offer.
As an Amazon Associate I earn from qualifying purchases.
| Risk area | What can happen | Questions to answer before investing |
|---|---|---|
| Loss of capital | The company can fail, dilute your stake or become economically worthless. You could lose most or all of the amount invested. | What could make the business fail? Can you financially withstand losing 100%? |
| Liquidity and resale | There may be no active market or willing buyer. Securities can be restricted and contracts can require consent or impose other transfer limits. | Is the security restricted? Which resale exemption might apply? Could you hold indefinitely? |
| Information and valuation | Private issuers generally face fewer ongoing disclosure requirements than public companies. Financial statements, operating data and independent audits may be limited or absent. | What information was supplied, who prepared it, and what supports the price? |
| Fraud and misleading claims | Promoters can misstate technology, customers, projections, use of proceeds or regulatory status. Recovery after a fraudulent offering may be difficult or impossible. | Can every material claim be independently verified? Who is paid to recommend the deal? |
| Rights and terms | Voting, economic, dilution, conversion, liquidation and information rights vary by security and contract. A label such as “common” or “preferred” does not tell the whole story. | What exactly are you buying, and what do the subscription, shareholder and transfer documents say? |
| Eligibility and compliance | Accreditation, solicitation, disclosure and state-law requirements depend on the exemption and transaction details. | Which exemption is being used, and does the sale appear to satisfy its conditions in your state? |
The US Securities and Exchange Commission (SEC) tells investors to consider whether they can afford to lose most or all of their investment. The fact that a company is private, early-stage or using a securities-law exemption does not change that basic exposure.

Business failure
Young private companies may have limited revenue, unproven products, concentrated customers or a business model that requires repeated fundraising. A missed financing, loss of a key customer, inability to obtain a license, litigation, a failed product launch or a change in market conditions can leave shareholders with nothing. Shareholders are generally behind creditors and other senior securities in a liquidation, so a sale of the company’s assets may not leave value for ordinary shares.

Dilution and unfavorable financing
Even if the company survives, later rounds can reduce your percentage ownership. New investors may receive preferred terms, protective provisions or liquidation preferences that rank ahead of your shares. Convertible notes, warrants, option pools and employee grants can also increase the number of shares on a fully diluted basis. Read the capitalization information and financing terms instead of assuming that a percentage quoted in a pitch remains constant.
Concentration and personal affordability
Private shares are difficult to diversify because purchases are often large relative to the investor’s portfolio and cannot be sold quickly. Treat the entire commitment as capital that may be unavailable for years. Do not use emergency savings, money needed for near-term obligations or borrowed funds for an investment that could go to zero.
Liquidity may be absent, not merely delayed
Many private-placement securities are “restricted securities.” You may not be able to sell them on a public exchange, and there may be no organized secondary market. A company can remain private longer than expected, cancel a planned listing or prohibit transfers to protect its shareholder count and control.
What a resale rule does—and does not—mean
Under a commonly used SEC resale rule, restricted securities generally require a holding period of at least one year when the issuer does not file periodic SEC reports, or six months when it does, along with other conditions. Those periods are not an automatic sale date. Depending on the facts, you may need an exemption, issuer cooperation, a legal opinion or compliance with additional requirements. A legal route to resell does not create a buyer, a quoted price or a market.

Contractual transfer restrictions
Shareholder agreements, bylaws, investor-rights agreements and subscription documents can require board approval, give the company a right of first refusal, restrict transfers to certain categories of buyers or prohibit transfers during specified periods. Ask for the complete transfer provisions and determine who must sign off on a sale.
Rule 144 is fact-specific
The SEC’s private-secondary-market guidance explains that a Rule 144 resale can depend on the issuer’s reporting status, whether the seller is an affiliate, the holding time, the sale method and the amount sold. State securities laws can also apply. An attorney may be necessary to determine whether a proposed transfer is lawful.
Limited disclosure makes valuation harder
Registered public offerings come with prescribed disclosures and continuing reporting. A private placement does not carry all of those obligations. The issuer may provide unaudited statements, selected metrics or management-prepared forecasts rather than a complete, independently verified record.

Information you may not receive
- Audited financial statements or consistent quarterly reporting.
- Detailed revenue, customer-retention, cash-burn and debt information.
- Material contracts, litigation updates or related-party transactions.
- A complete capitalization table showing options, warrants, convertibles and senior preferences.
- Independent evidence supporting market-size, technology, intellectual-property or growth claims.
An offering memorandum is not required in every private placement. When one exists, it may not have been reviewed by a regulator and may present risks selectively. Missing information is itself a reason to pause and investigate, not a reason to fill gaps with optimistic assumptions.

How to test the price
Identify the company’s valuation, the number and class of securities outstanding, the rights attached to each class and the assumptions behind projected growth. Compare the price with current revenue, cash needs, comparable transactions and the probability of future dilution—but recognize that private-company comparisons are imperfect. If you cannot explain what economic outcome would justify the price, you do not yet have a valuation case.
Fraud risk remains even when an offering is exempt
Exempt transactions still fall under federal anti-fraud rules. An issuer or intermediary cannot lawfully make false or misleading statements simply because the securities are not registered. Warning signs include pressure to invest immediately, guaranteed returns, claims that the SEC has approved the deal, unverifiable customer or technology assertions, and reluctance to provide contracts or financial information.
Why recovery can be difficult
Fraudulent private offerings can involve thinly capitalized entities, offshore structures, undisclosed affiliates or money that has already been spent. Litigation may be expensive, records may be incomplete and the remaining assets may be insufficient to compensate investors. The SEC cautions that recovery can be difficult or impossible.

What a Form D tells you
For a Regulation D offering, the issuer generally must file a Form D notice no later than 15 calendar days after the first sale. The notice can provide basic information about the issuer, executives, promoters and offering and can be searched through the SEC’s EDGAR system. It is a notice, not SEC approval, registration, endorsement or confirmation that every statement in the pitch is true. Compare the filing with the documents you received and investigate discrepancies.

The exemption changes the rules, not the underlying investment risk
Eligibility, solicitation, disclosure and resale conditions depend on the exemption and the transaction. The following summaries describe common Regulation D provisions; they are not a determination that any specific sale complies.
| Exemption | General federal feature | Investor implication |
|---|---|---|
| Rule 506(b) | Generally prohibits general solicitation and permits no more than 35 non-accredited purchasers in a 90-day period, subject to sophistication and other conditions. | You should understand how you qualified, what information was provided and whether the seller’s marketing was consistent with the rule. |
| Rule 506(c) | Permits general solicitation only when every purchaser is accredited and the issuer takes reasonable steps to verify that status. | Public advertising does not make the investment public or liquid; accreditation is an eligibility condition, not a safety rating. |
| Rule 504 | Provides an exemption for certain offerings of up to $10 million over 12 months, subject to its conditions. | Confirm the amount, state-law compliance and resale restrictions for the particular offering. |
State securities regulators may impose additional notice, filing and conduct requirements. The security could also be a partnership interest, membership interest, note or convertible instrument rather than stock, with different rights and risks.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.A due-diligence process you can follow
- Identify the legal issuer and security. Obtain the exact entity name, jurisdiction, class of shares or other instrument, purchase price, number of securities and all incorporated documents.
- Read every agreement. Review the offering memorandum if provided, subscription agreement, shareholder or investor-rights agreement, transfer restrictions, voting provisions, liquidation preferences, anti-dilution language and dispute clauses. Have a securities lawyer explain terms you cannot interpret.
- Request financial evidence. Ask for historical financial statements, cash balance, burn rate, debt, outstanding commitments, capitalization table and the identity of any auditor. Note what is unaudited or withheld.
- Challenge the business case. Verify customers, contracts, competitors, intellectual-property ownership, regulatory dependencies and management experience. Ask what happens if the key technology, customer, product or resource fails.
- Trace the use of proceeds. Require a specific budget showing how the money will be spent, how long it is expected to last and what financing is needed afterward. Vague purposes such as “growth” are not a plan.
- Check the offering and people. Search EDGAR for a Form D when the issuer says it is relying on Regulation D. Check the backgrounds of promoters and investment professionals, their compensation and conflicts. Independently verify claims rather than relying on testimonials.
- Map your exit—and the failure case. Write down the earliest realistic resale path, every consent or legal condition, and the consequence if no buyer appears. Model a total loss and additional capital calls, if any.
- Confirm personal and legal fit. Determine whether you meet the exemption’s eligibility rules, understand the tax consequences and can hold the investment indefinitely without jeopardizing essential finances.
Red flags that justify walking away
- The seller says the SEC “approved” or “endorsed” the offering.
- You are pushed to wire money before receiving the agreements or enough time to review them.
- Returns are described as guaranteed, risk-free or certain to multiply.
- Management will not provide a capitalization table, financial statements or a clear use-of-proceeds budget.
- Important claims depend on unnamed customers, secret technology or unverifiable awards.
- The promoter refuses to explain commissions, ownership, related parties or conflicts.
- Transfer restrictions are missing, vague or described as “easy liquidity” without a documented buyer or mechanism.
- The company’s legal name, Form D information and marketing materials do not match.
A practical decision framework
Proceed only when the downside is survivable
Ask whether losing the full investment would affect housing, healthcare, education, debt payments or retirement security. If the answer is yes, the investment is not affordable regardless of its projected upside.

Your decision should rest on documented facts: a credible business model, realistic assumptions, a defensible price and terms you understand. “The company is private” or “the company will go public soon” is not an investment thesis.
Best Value
Separate legal availability from economic liquidity
Even if a lawyer identifies a lawful resale exemption, you still need a willing buyer at an acceptable price. Treat an indefinite holding period as the default unless a binding, credible liquidity mechanism says otherwise.
Use independent advice for complex terms
An investment professional can have incentives that differ from yours, and a lawyer may be needed for resale or contract analysis. Ask how each adviser is paid and whether they or an affiliate own an interest in the offering. Professional review cannot remove business risk, but it can reveal terms and conflicts that a pitch deck omits.
What investors should remember
Private-company shares combine venture-style business risk with restricted liquidity and limited disclosure. The exemption determines how the sale may be conducted; it does not make the issuer sound, the price fair or the claims true. As the SEC’s investor bulletin puts it: “it is your money, your risk and your decision whether to invest.”
