What Are the Risks of Investing in Indian NBFC Stocks During a Market Slowdown?

During a slowdown, Indian non-banking financial companies (NBFCs) can face more borrower defaults, costlier or less reliable funding, weaker margins and pressure on share prices. The risks differ by lender: loan portfolio, liquidity, capital, controls and the price investors pay all matter. A slowdown in economic activity can also affect an NBFC differently from a market sell-off, which can hit funding and valuations even before loan losses show up in reported results.

How can a slowdown reach an NBFC’s business?

The main transmission begins with borrowers. Households and businesses under financial pressure may repay later, restructure loans or default. That can raise collection costs, provisions and write-offs, reducing earnings and potentially eroding capital. The effect varies with who the NBFC lends to, how loans are underwritten and whether collateral or recoveries limit losses.

CP Capital Limited’s Annual Report 2024-25, citing ICRA and KPMG for its sector overview, says the unsecured lending share rose from 7% in 2021 to 11% in March 2024. This is a dated sector figure, not a current estimate for every lender. The report and Paisalo Digital’s annual report identify unsecured lending and cyclical areas such as real estate and construction as exposures to watch; neither implies that all NBFCs have the same loan mix or loss experience.

Credit quality can weaken before headline NPAs

Reported gross non-performing assets (GNPAs) may lag early borrower stress. To assess whether loan performance is deteriorating, examine delinquency and collection trends alongside GNPAs, net NPAs, provisions, write-offs, restructurings and recoveries. Also check concentrations by borrower, geography and industry: a lender heavily exposed to one customer group or cyclical sector may not resemble a diversified peer.

Why are funding and liquidity separate risks?

NBFCs need external funding to keep lending and meet obligations. If lenders and capital-market investors become more cautious, refinancing may be harder or more expensive. The company reports describe sector funding diversification through capital markets, securitisation and loan sell-downs, but access to those channels is not assured in every market condition.

Liquidity is about meeting payments when they fall due; solvency is about whether the institution’s assets ultimately cover its obligations. An NBFC can hold valuable loans and still face near-term pressure if cash inflows or refinancing arrive after liabilities mature. The Reserve Bank of India’s “Liquidity and interest rate risk management guidelines for NBFCs” call for assessing cash-flow and maturity mismatches under different assumptions. The guidance also cautions that assets usually treated as liquid can become difficult to sell: “Experience shows that assets commonly considered as liquid, like Government securities and other money market instruments, could also become illiquid when the market and players are unidirectional.”

Look beyond a single liquidity ratio: compare the maturity schedule of liabilities with expected cash inflows, identify reliance on short-term borrowing, and check the availability and quality of liquid assets. A lender’s ability to refinance can change quickly when market risk appetite shifts.

How can earnings and margins come under pressure?

If borrowing costs rise faster than an NBFC can adjust lending rates, net interest margins may narrow. A slowdown can also curb loan growth and operating leverage, while competition can constrain pricing. Rising provisions add another pressure on earnings. These factors can reinforce one another: weaker collections may require higher provisions just as funding becomes more expensive.

CP Capital Limited’s Annual Report 2024-25 attributes to ICRA and KPMG projections for FY25 of a 20–40 basis-point rise in sector cost of funds and a 25–45 basis-point decline in sector profitability, excluding housing and infrastructure financiers. These were projections, not realised results or RBI forecasts, and they should not be treated as an estimate for a specific company or a later period.

What does recent sector data tell investors—and what doesn’t it tell them?

NSE’s Market Pulse, published in January 2026, reported the following September 2025 indicators. They provide dated sector context, not a verdict on an individual stock.

Finance Record Book for Small Churches

  • Includes forms for church receipts, member contributions, and disbursements
Indicator Reported figure How to interpret it
NBFC system CRAR 24.9% in September 2025 A system-level capital adequacy measure; it does not show the capital buffer of a particular NBFC.
GNPA, NBFC Middle Layer About 2.8% in September 2025 The reported category figures were 2.4% for industry, 2.5% for retail, 5.6% for agriculture and 5.8% for services.
Liquidity, upper-layer NBFCs NSE said the risk warranted monitoring These entities had a higher share of short-term liabilities, although aggregate buffers remained adequate.

NSE also reported that bank credit growth moderated to around 11% year over year in September 2025, from 19.2% in March 2024. Those are bank-credit figures, not NBFC credit-growth figures. Neither they nor the sector capital and GNPA data establish whether a particular NBFC is resilient, fairly valued or likely to outperform.

Can the stock fall even if the NBFC remains solvent?

Yes. A company’s shares reflect expectations about future earnings as well as investors’ willingness to pay for those earnings. Lower growth expectations, concern about credit losses or broad risk aversion can reduce a share’s valuation even if the lender continues to meet its obligations. Conversely, a falling share price alone does not prove that the company is insolvent.

Sector figures and the sources cited here do not establish a current fair value, price target or expected drawdown for any issuer. Valuation analysis requires current market prices, recent company filings and comparisons with appropriate peers. A financially sound lender can still be an expensive stock.

How should you compare NBFCs before investing?

Use company-level disclosures rather than treating a sector average as a substitute for analysis. The following checks connect the main risks to evidence an investor can inspect in an issuer’s filings and updates.

What to compare What to inspect Why it matters in a slowdown
Loan and borrower mix Secured and unsecured shares; retail, MSME, vehicle, housing, infrastructure and other sector exposures Borrowers and collateral can respond differently to weaker economic activity.
Asset quality Delinquencies, GNPA and NNPA trends, provisions, write-offs, restructurings and recoveries Early repayment stress may emerge before headline NPA measures.
Funding and liquidity Funding-source concentration, refinancing schedule, maturity ladder, liquid assets and cash-flow mismatches Short-term liabilities and reduced market access can intensify pressure.
Capital Company-level capital adequacy and loss-absorption capacity A system average does not establish an individual lender’s buffer.
Profitability Cost of funds, lending yields, margins, operating costs and credit provisions Funding repricing and losses can compress earnings.
Governance and regulation Risk controls, disclosures, related-party practices, underwriting and compliance capability Weak execution or controls can make a downturn more damaging.
Valuation Current share price and comparable earnings- or book-value measures, using dated market data and filings A resilient lender’s shares may still be priced too optimistically.

Can regulation and governance add to the risk?

Regulatory requirements can affect operating costs and flexibility, while poor controls or underwriting can magnify credit problems. The RBI’s 2024-25 annual report describes work affecting NBFCs, including harmonisation of housing finance company and NBFC rules and guidance on operational risk and resilience. Paisalo Digital’s annual report says tighter oversight may raise compliance costs or reduce flexibility, particularly for smaller firms; this is company management commentary, not a quantified estimate of the effect across the sector.

For an individual lender, check whether disclosures explain how the company manages underwriting, collections, liquidity and operational risks. The cited material does not quantify a general slowdown-related increase in compliance costs.
