What Are the Limits of Using AI in Central-Bank Decision-Making?

AI can improve a central bank’s data analysis, forecasting, supervision and operations, but it cannot safely replace accountable human judgment in monetary or financial-stability decisions. The limits are practical as well as philosophical: models can produce convincing errors, hide their reasoning, rely on poor or sensitive data, amplify the same market trades across institutions, and alter the economy that policymakers are trying to measure. The safe role for AI is as a documented, tested input to decisions—not as the decision-maker.

What “AI” means in a central bank

“AI” is not one capability. A machine-learning model that nowcasts trade, a system that extracts information from millions of documents, a large language model (LLM) that drafts a briefing, and an automated payments-monitoring tool have different error patterns and different consequences when they fail. A text-analysis aid may be checked by an economist before publication; an opaque model that influences a rate-setting discussion has a much higher burden of validation, explanation and accountability.

That distinction matters because a central bank has several missions at once. It analyzes inflation and output, supervises financial institutions, monitors payment systems, assesses financial stability, communicates with the public and runs sensitive operations. The Bank for International Settlements (BIS) lists information collection and statistical compilation, macroeconomic and financial analysis, supervision, payment-system oversight and financial-stability analysis as areas where AI can assist. The European Central Bank (ECB) has described machine-learning work on inflation forecasting and global-trade nowcasting, as well as the use of text and satellite data in economic analysis.

Where AI can help—and what must be checked

Use Potential benefit Critical checks before it informs a decision
Forecasting and nowcasting Processes large, timely and non-traditional data sets to detect changes before official statistics arrive. Out-of-sample performance against established models; revisions; missing data; structural breaks; interpretability; and whether the signal reflects a causal mechanism or a temporary correlation.
Text, satellite and administrative data Turns unstructured information into indicators of prices, supply conditions, trade or activity. Representativeness, lawful use, privacy, measurement error, language or geographic bias, and reconciliation with official series.
Supervision and payment oversight Flags unusual transactions, operational incidents or institution-level risks for specialists to investigate. False positives and negatives, explainability to supervised entities, cybersecurity, and a human escalation path.
Document and language work Summarizes material, translates it and supports drafting, coding or research tasks. Source verification, confidentiality controls, hallucination checks, version tracking and an accountable editor.
Financial-stability monitoring Maps exposures and indicators across markets that are too broad or fast-moving for manual review alone. Model uncertainty, feedback effects, data timeliness and the possibility that many institutions react to the same signal.

These are support functions, not a delegation of statutory authority. In a 17 July 2025 speech, Federal Reserve Governor Lisa D. Cook said the Federal Open Market Committee (FOMC) was not using AI to develop or set policy at that time, although staff could use it for writing, coding and research. That dated statement describes the Federal Reserve’s position then; it is not evidence that every central bank follows the same policy or that the position has not changed.

Why a fluent answer is not verified knowledge

Hallucinations and weak reasoning

Generative models can produce plausible but incorrect facts, citations, calculations or summaries. The BIS has also highlighted difficulty with logical reasoning and counterfactual thinking. An LLM may explain what happened in a coherent voice while missing a qualification that changes the conclusion, or it may invent a source that appears authoritative. Piero Cipollone, a member of the ECB’s Executive Board, warned on 13 June 2025 that LLM outputs can be inaccurate or misleading and said, “Therefore, human supervision is of the essence, especially in processes that require rational reasoning.”

A forecast has a related problem. A precise-looking number does not prove that the model understands inflation dynamics, policy transmission or a regime change. A model can fit historical relationships and fail when supply chains, fiscal policy, expectations or financial conditions move in a way not represented in its training data. Every output needs a known baseline, an error range and a process for investigating surprising results.

Opacity makes accountability harder

Many advanced models, especially proprietary systems, function as black boxes. The BIS and ECB have both noted that complex or closed models can be difficult to reconcile with public-sector transparency and accountability. If officials cannot show which data, transformations and assumptions drove an output, they cannot properly challenge it, document the basis of a decision or explain the decision to legislators, courts, regulated firms or the public.

Explainability does not mean that every mathematical parameter must be simple. It means that the institution can preserve a model card or equivalent record, identify the data lineage, describe limitations, reproduce the relevant run and state who approved its use. A less sophisticated model that can be audited may be safer for a high-stakes application than a marginally more accurate model whose behavior cannot be reconstructed.

Data may be noisy, incomplete, biased or confidential

Non-traditional data can arrive faster than official statistics, but speed does not guarantee quality. Social, commercial, satellite or web data may overrepresent particular populations, change definition without notice or contain duplicates and gaps. Cipollone noted that such sources can be difficult to reconcile with existing data. A central bank must establish where a data set came from, who is represented, how it was processed, what permissions apply and how revisions are handled.

Confidentiality raises the stakes. Supervisory information, payment records, market-sensitive forecasts and deliberative material cannot be sent to an external model merely because it is convenient. The ECB has emphasized privacy, confidentiality and comprehensive documentation when AI is used in statistics. Legal compliance, access controls, encryption, retention limits and testing for data leakage are part of model governance, not optional paperwork.

Counterfactuals and causality remain difficult

Central-bank decisions are about what will happen under a different interest-rate path, balance-sheet policy or communication strategy. Pattern recognition is useful for detecting relationships, but it does not automatically answer a counterfactual question. A model trained on periods in which policy reacted to inflation may not reveal what inflation would have been had policy reacted differently. Economists still need structural reasoning, scenario analysis, institutional knowledge and judgment about mechanisms.

AI changes the economy that policy must interpret

AI is both an analytical tool and an economic shock. Its adoption can affect labor and capital markets, productivity, the distribution of income, consumption, credit access, algorithmic pricing and financial intermediation. The BIS has warned that AI can affect supply and demand at the same time, blurring cyclical signals. A productivity gain may expand capacity and reduce inflation pressure, while investment spending, hiring in some sectors or stronger demand for scarce inputs may raise pressure in the near term.

The size and timing of the productivity payoff are uncertain and likely to differ across sectors and countries. The BIS Bulletin “AI and the global economy: implications for central banks,” dated 28 July 2026, stresses that uncertainty. Policymakers therefore cannot insert a single “AI productivity” assumption into a forecast and treat it as settled. They need alternative scenarios, evidence about actual adoption and attention to distributional effects that aggregate statistics may hide.

This creates a moving-target problem. As firms change prices, staffing, investment and credit decisions in response to AI, the historical relationships in a model may become less reliable. A system that was accurate before widespread adoption may need re-estimation, new variables or a different interpretation of its indicators.

Shared models can amplify financial stress

An individual institution may benefit from an AI model while the financial system becomes less diverse when many institutions use similar models, data and vendors. The BIS has warned that common AI in credit risk, trading or portfolio management could make recommendations and reactions more correlated. In a stress episode, rapid, similar decisions can produce herding, liquidity hoarding, forced selling and fire-sale dynamics.

This is a system-level limit that normal back-testing can miss. A model may perform well when it is one voice among many, yet become destabilizing when it becomes an industry standard. Central banks assessing AI adoption therefore need to ask not only, “Is this model accurate for our institution?” but also, “What happens if banks, funds and market-makers respond to the same signal at the same time?” Monitoring concentration of vendors, data sources and model architectures is part of financial-stability analysis.

Communication and operational dependence create additional risks

False information and impersonation

The ECB has warned that AI-generated material can spread false information and facilitate fraud or cyberattacks. A fabricated statement attributed to a governor during a market-sensitive period could move prices before it is corrected. Public communications therefore require authenticated channels, strict approval, provenance checks and rapid incident procedures. A generated draft must never be treated as an authorized statement simply because its language resembles an official release.

Echo chambers in the information supply

Central banks monitor market commentary and other public information. If AI-generated text is repeatedly published, summarized by other models and then used as input to later analysis, an “echo chamber” can form. The apparent breadth of commentary may conceal repeated versions of the same unsupported claim. Analysts should preserve links to original material, distinguish primary observations from generated summaries and maintain independent sources.

Loss of resilience and diversity of thought

Over-reliance on one platform, vendor or workflow can create a single point of failure. An outage, cyber incident, model update or contract change could remove a capability when it is most needed. Dependence can also narrow debate: if a team receives the same machine-generated framing, confirmation bias and groupthink may become harder to detect. Manual procedures, alternative tools, trained staff and tested fallback processes remain necessary.

What responsible governance looks like

The BIS report “Governance of AI adoption in central banks,” published 29 January 2025, recommends adaptive governance and risk management that build on established arrangements such as the three lines of defence. In practice, a central bank should apply controls proportionate to the decision’s stakes, reversibility and potential external effects.

  1. Define the use and decision owner. State whether AI is drafting, classifying, forecasting, recommending or acting automatically. Name the official who remains accountable and identify what the system is not permitted to do.
  2. Classify impact and reversibility. A translation draft can usually be corrected; a recommendation affecting rates, emergency liquidity or a supervised institution may have immediate, wide and hard-to-reverse consequences. High-impact uses require stronger approval and challenge.
  3. Establish a baseline. Compare performance with the existing statistical model, expert process or operational control. Test out-of-sample accuracy, calibration, stability across regimes and failure cases; do not rely on a single headline metric.
  4. Validate data and permissions. Record provenance, representativeness, transformations, revision policy, privacy basis and retention. Check for leakage of confidential information and for bias that could distort supervisory or economic conclusions.
  5. Document model behavior. Keep versioned code or configuration, prompts where relevant, input snapshots, output logs, known limitations, monitoring thresholds and change-approval records. The institution should be able to reproduce the material output used in a decision.
  6. Require meaningful human challenge. The reviewer needs enough expertise, time and authority to reject the output, seek another analysis and escalate a concern. Merely clicking “approve” is not effective oversight.
  7. Secure the system and its suppliers. Control access, isolate sensitive environments, test for prompt injection and data exfiltration, assess third-party concentration and maintain an independent fallback. Contracts should address data use, audit rights, incident notification and service continuity.
  8. Monitor the wider system. Track whether similar models or vendors are producing correlated positions, forecasts or supervisory actions. Feed those observations into stress tests and financial-stability work.
  9. Review and retire. Set triggers for revalidation when data, model versions, economic regimes or legal requirements change. A model that no longer meets its baseline should be restricted or withdrawn, not kept for convenience.

“Human in the loop” is necessary but not sufficient. A person cannot reliably correct an output if the data are inaccessible, the model is inexplicable, the deadline is unrealistic or the institution has no fallback. Human review must sit inside validation, security, documentation, resilience and accountability controls.

A decision framework for choosing an AI role

Question Lower-risk indication Higher-risk indication
What is the decision stake? Internal draft, search or routine classification. Interest-rate advice, emergency intervention, supervisory action or public statement.
Can the result be reversed? An editor can correct it before release. The output can move markets, affect credit access or trigger an irreversible transaction.
Can performance be measured? There is a stable benchmark and observable outcome. Outcomes are rare, delayed, regime-dependent or impossible to label reliably.
Can the result be explained? Inputs, transformations and reasoning are documented and reproducible. The system is proprietary, changes silently or provides no usable account of its result.
How sensitive is the data? Public, permissioned and quality-checked data. Supervisory, personal, market-sensitive or deliberative information.
What happens if many users adopt it? Use is narrow and does not shape market behavior. Common signals could synchronize trading, lending or communication.

When several answers fall in the higher-risk column, AI should be limited to analysis that informs a separately accountable process, with explicit sign-off and documented alternatives. If the output cannot be validated or challenged, it should not determine the action.

What the documented examples show

Scale does not equal decision quality

In a 4 July 2024 speech, the ECB said AI and machine translation helped its language services handle demand of more than 6 million pages per year. Without those tools, the speech gave an approximate capacity of around 150,000 pages per year. Those figures describe language-service capacity, not the accuracy of monetary-policy decisions. They illustrate where automation can expand throughput while leaving substantive accountability with people.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Incident growth is a warning signal, not a universal count

The same ECB speech described a 53-fold increase since late 2022 in generative-AI-related incidents and hazards reported in the media. The wording matters: this is a reported increase in media coverage, not a universal count of verified incidents across all central banks. It nevertheless shows why institutions need monitoring, classification and response plans as use expands.

Performance gains are method-specific

Cipollone cited Bank of Greece work in which text indicators of commodity-market supply and demand disturbances reduced out-of-sample inflation forecast errors by up to 30%. That is a result for the specified method and data, not a guarantee for AI forecasting generally. Any central bank considering a similar approach would need to reproduce the test, compare it with its own baseline and check whether the gain persists across countries, periods and revisions.

Can AI make monetary-policy decisions?

Technically, an institution could automate a rule that maps incoming data to a policy recommendation or action. That does not solve the underlying problems. Monetary policy involves uncertain objectives, incomplete information, distributional consequences, legal mandates, financial-stability trade-offs and communication choices. A rule or model can support deliberation, but elected or legally accountable institutions still need to own the judgment and explain it.

Governor Cook summarized that principle in her 17 July 2025 speech: “A central tenet of good governance should be the mindset that humans are in the loop, because it ensures that people guide AI rather than allow AI to guide us.” The practical interpretation is not that every calculation must be manual. It is that no consequential decision should become an unexamined consequence of a model’s output.

Why central banks cannot rely on AI forecasts alone

  • Forecast accuracy can deteriorate when the economy changes regime or when AI adoption alters the relationships in the data.
  • Non-traditional data may be timely but biased, noisy, incomplete or difficult to reconcile with official statistics.
  • A model can identify correlation without explaining the policy-relevant counterfactual.
  • Fluent generative output can contain fabricated facts or weak reasoning.
  • Opaque or proprietary systems can make it impossible to document and defend a decision.
  • Similar models used across markets can turn individually reasonable reactions into collective instability.

The strongest practice is therefore plural: combine established models, alternative scenarios, independent expert analysis and carefully governed AI tools. That approach preserves the speed and scale of automation without pretending that uncertainty, accountability or systemic risk can be automated away.
