The biggest risk is not whether a building has computers in it; it is whether the site can obtain dependable, affordable power and keep a tenant using it for long enough to repay a very large capital investment. Data-center projects also face permitting delays, concentrated customers, rapid equipment obsolescence, water and cooling constraints, severe-weather losses, insurance shortages, construction overruns and refinancing risk. Those risks can turn a seemingly contracted project into an underused, stranded asset.
The exposure depends on location, power market, tax rules and whether you own a building, a fund interest, debt or equity. The framework below shows what to test before committing capital.

Why data-center risk is different from ordinary real estate
A data center combines property, utility infrastructure and technology. A warehouse can remain usable with modest upgrades; a data center may need a new electrical topology, cooling plant, fiber routes and backup systems when server generations change. Revenue is often tied to one or two very large customers, while construction requires substantial spending before rent begins.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsDemand can be strong and still produce poor returns. A project may have a signed lease but no firm grid connection, or a power reservation that is interruptible and expensive. Conversely, a powered building can lose value if its floor loading, rack density or cooling cannot support current computing equipment. Treat the asset as an operating platform with real-estate characteristics, not as a passive building.

1. Power availability and grid reliability
Power is the binding constraint for many projects. The U.S. Department of Energy and Lawrence Berkeley National Laboratory estimated that data centers consumed about 176 terawatt-hours in 2023, equal to 4.4% of U.S. electricity use. Their 2024 outlook projects 325–580 TWh by 2028, or 6.7–12% of national consumption. Those are ranges, not guaranteed demand, but they show why utilities and regulators are struggling to serve new campuses.
The Federal Energy Regulatory Commission’s 2025 summer assessment says reserve margins are tightening as generation retires while hyperscale loads grow. In a 2024 markets release, FERC warned that rapidly increasing demand from hyperscale customers, combined with base-load retirements and too little new dispatchable generation, is not sustainable without corrective action.
What to verify
- An executed interconnection agreement, not merely a utility letter or queue position.
- The date and cost of transmission, substation and distribution upgrades, including who pays if the schedule slips.
- Firm capacity versus interruptible or curtailable service, and the conditions under which the utility can reduce load.
- Delivered energy prices, demand charges, congestion exposure, renewable-procurement obligations and any special tariff.
- On-site generation, fuel storage, battery duration, maintenance contracts and the legal right to operate during grid outages.
- Whether backup generation can run during air-quality alerts, fuel shortages or local noise restrictions.
Model a late energization date and a higher delivered-power price. A six-month delay can create interest and payroll costs without rental income; an interruptible contract can reduce the usable capacity that a tenant is paying for.
2. Permitting, regulation and community acceptance
Permits can determine whether a project exists at all. Review zoning, environmental impact procedures, water withdrawal and discharge permits, generator emissions limits, noise and heat rules, building approvals and renewable-energy requirements. Also check local litigation, ballot initiatives and organized opposition. A community that accepts one building may resist a larger expansion, additional generators or round-the-clock construction.

In CBRE’s 2025 investor survey, 39% of respondents identified regulations and power availability as their leading data-center challenge; 95% said they planned to increase data-center investment. The combination means capital is available, but the projects that can legally obtain power are scarce. The International Energy Agency has separately highlighted limited network capacity, long connection queues and slow permitting as bottlenecks, warning that overestimated demand can strand grid investment.
Questions for the approval file
- List every permit, responsible agency, filing date, public-hearing requirement and appeal period.
- Obtain written confirmation that the proposed load, generator hours, cooling system and water use fit the approved design.
- Identify conditions that could force a redesign, such as emissions caps, drought restrictions or a renewable-power mandate.
- Review tax incentives for expiration dates, job-creation tests, clawbacks and legislative risk.
- Search for pending lawsuits, neighboring land-use conflicts and prior enforcement actions involving the site or utility.
3. Demand, overbuilding and the AI investment cycle
Forecasts for artificial-intelligence computing have created an unusually wide range of possible construction. Federal Reserve researchers estimated U.S. data-center investment in 2027 at $360 billion to $930 billion under alternative project-plan assumptions. The spread is a warning about sensitivity, not a prediction that either endpoint will occur.
Overbuilding can happen even while aggregate demand rises. Developers may deliver too much capacity in one market, at the wrong voltage, or with cooling that cannot serve the next server generation. If model-efficiency gains reduce computing per task, if customers cut capital spending, or if workloads migrate to a newer region, vacancy and rent pressure can appear quickly.

Stress tests that expose demand risk
- Delay occupancy and expansion by 12, 24 and 36 months.
- Reduce contracted power utilization while keeping fixed debt, staffing and maintenance costs unchanged.
- Apply lower rents or a longer free-rent period when a competing campus opens.
- Test a customer capex reduction and a shift from dedicated capacity to shared or more efficient infrastructure.
- Assume that only part of the planned second phase is built, leaving stranded land and upgrade costs.
Use market vacancy, competing permitted megawatts and realistic fiber availability, rather than a national demand headline, to set the base case.

4. Financing, leverage and construction execution
Data centers require large outlays for land, utility work, substations, buildings, generators, cooling, networking and specialized labor. Interest accrues before the first rent payment, and a delay can create a cash-flow gap. Moody’s expects leverage to rise for hyperscale projects planned for 2026–2028. S&P Global identifies financing conditions and cost inflation as constraints on credit quality.
Build a complete sources-and-uses model
- Separate land, shell, electrical, mechanical, networking, tenant improvements, design fees and owner-furnished equipment.
- Include escalation for transformers, switchgear, chillers, generators, construction labor and long-lead components.
- Set contingencies for geotechnical surprises, utility redesigns, permitting appeals and supply-chain delays.
- Map monthly debt draws, interest during construction, hedging costs and the first required principal payment.
- Show fixed-rate and floating-rate cases, refinancing dates, covenant headroom and the value of uncommitted expansion phases.
Do not count a tenant’s future expansion as cash available to service today’s debt. Require an independently verified completion schedule and a contingency that remains after the construction contract is signed.
5. Tenant concentration, lease terms and utilization
An anchor hyperscaler or wholesale customer can make a project financeable, but concentration magnifies loss if that customer fails, consolidates workloads or leaves at renewal. ARC identifies lease-renewal, tenant-concentration, utilization and obsolescence risks. A tenant may have contracted capacity yet use less of it, leaving the owner with power and maintenance costs but less usage revenue.
Read the lease beyond the headline rent
- Examine tenant credit, parent guarantees, security deposits and termination rights.
- Confirm lease term, renewal options, notice periods, expansion rights and rights to assign space.
- Check take-or-pay language, minimum power commitments and remedies if the tenant does not energize reserved capacity.
- Determine whether electricity, fuel, water, taxes and extraordinary maintenance pass through, and whether pass-throughs cover actual cost increases.
- Identify uptime guarantees, service-level credits, performance tests and liability caps.
- Measure the percentage of revenue and megawatts tied to each customer and the time required to re-lease the space.
Model an anchor departure at the earliest break or renewal date. Include downtime, decommissioning, reconfiguration and marketing costs; a replacement tenant may require a different rack density or cooling design.

6. Technology obsolescence and retrofit expense
Server, GPU, networking and cooling generations turn over faster than most building systems. ARC calls obsolescence a distinctive data-center financing risk, while S&P Global warns of declining residual values. A well-located building can become less competitive if it cannot support higher rack densities, different voltage requirements or liquid cooling.
Physical flexibility to test
- Floor loading, clear height and structural capacity for heavier racks and cable trays.
- Electrical topology, busways, switchgear space and the ability to add higher-voltage distribution.
- Fiber entrances, diverse routes, carrier-neutral meet-me capability and room for additional network equipment.
- Air cooling, direct-to-chip or other liquid-cooling compatibility, heat-rejection capacity and water treatment.
- Modular generators, UPS systems and battery rooms that can be replaced without shutting down occupied halls.
- Controls and monitoring systems that can integrate new equipment without violating uptime commitments.
Estimate the date and cost of a retrofit before assigning residual value. A low initial cost is not attractive if the building must be partially emptied to install the next cooling or electrical system.

Cooling stress can limit usable capacity even when electricity is available. Schneider Electric’s 2026 climate-risk study links data centers to cooling stress, physical damage, business interruption, transition risk and supply-chain exposure. Zurich’s 2026 whitepaper highlights insurance capacity, severe weather, energy and water constraints, resilience and evolving regulation.
Recommended Free Tools
Site and system checks
- Map the source, quality, permitted withdrawal and discharge volume of process water.
- Test drought, heat-wave and wildfire scenarios, including restrictions on water-intensive cooling.
- Check flood elevation, drainage, wind, hail, seismic and wildfire exposure for the building and utility yard.
- Verify redundancy for chillers, pumps, cooling towers, generators, fuel, telecom routes and control systems.
- Read insurance exclusions, sublimits, waiting periods, deductibles and contingent-business-interruption language.
- Obtain current quotes and renewal assumptions; available capacity can shrink after a severe regional loss.
Insurance does not replace resilience. A policy may cover physical damage while excluding prolonged utility interruption, regulatory shutdown or loss of customer data. Quantify the time needed to restore service and the revenue that is not insured during that period.

Compare two opportunities with the same checklist
Use a side-by-side underwriting sheet so a cheaper site does not hide weaker infrastructure or contract protection.
| Comparison axis | Stronger opportunity | Warning signal |
|---|---|---|
| Power | Firm interconnection, documented upgrade schedule and transparent delivered cost | Queue position only, uncertain upgrade funding or interruptible capacity |
| Permits | Final approvals with clear operating limits | Unresolved appeals, water permits or generator restrictions |
| Tenant | Investment-grade credit, guarantees and diversified expiration dates | One anchor, weak protections or near-term renewal concentration |
| Lease economics | Minimum payments and pass-throughs that match actual costs | Usage-dependent revenue with unprotected power expense |
| Technology | High-density electrical and cooling flexibility | Retrofitting requires shutdowns or major structural work |
| Construction | Fixed-price coverage, realistic contingencies and long-lead equipment reserved | Unpriced escalation, thin contingency or an aggressive energization date |
| Climate and insurance | Redundant systems, manageable hazards and confirmed coverage | Water scarcity, flood or wildfire exposure with restricted insurance |
| Exit | Several credible tenants and liquid financing markets | Specialized building with few buyers or lenders |
A practical diligence sequence
- Define the investment. Record country, power market, tax regime, vehicle, target hold period and whether returns depend on development, stabilized rent or resale.
- Prove the utility case. Obtain the interconnection agreement, tariff, upgrade schedule, firm-capacity terms and outage history.
- Prove the legal case. Confirm zoning, environmental, water, emissions, noise and tax-incentive conditions in writing.
- Underwrite the customer. Analyze credit, guarantees, minimum payments, renewal dates, concentration and the cost of replacing the tenant.
- Engineer the asset. Have an independent specialist test electrical topology, cooling, fiber, floor loading, redundancy and retrofit paths.
- Stress the capital stack. Run delay, cost-overrun, rate, utilization, rent and refinancing cases; check covenant breaches under each.
- Price climate and insurance. Obtain hazard maps, water studies, insurance terms and business-interruption assumptions before setting value.
- Set stop conditions. Walk away or reprice if firm power, permits, tenant protections or insurance cannot be documented by the investment committee deadline.
How to interpret an anchor tenant leaving
The immediate loss is not just rent. Reserved utility capacity may remain payable, equipment may be stranded, service-level obligations may continue and a replacement customer may demand a different design. The recovery plan should identify which halls can be isolated, what equipment can be reused, the time to obtain a new tenant and the cash required for reconfiguration. A project with diversified expiration dates and flexible cooling has more recovery options than a single-purpose campus.
Bottom line for investors
Data centers can offer strong growth, but the risk is concentrated in a few verifiable facts: firm power, legally permitted operation, durable tenant cash flow, adaptable infrastructure and insurable resilience. Demand forecasts alone do not establish value. Require evidence for each fact, model a slower and more expensive build, and value the asset on the cash flow it can sustain if AI growth, grid schedules or a major tenant disappoint.
