What Are Stablecoins and How Do They Keep Their Peg to the Dollar?

Stablecoins are crypto assets designed to hold a relatively steady value against a reference asset, most often the U.S. dollar. A dollar-pegged token targets a price of $1, but that target is not an unconditional guarantee: the result depends on reserves, redemption access, collateral, market liquidity, smart contracts and confidence.

The peg usually works through one of three designs. Reserve-backed coins hold dollar or dollar-equivalent assets and rely on minting and redemption. Crypto-collateralized coins lock volatile digital assets worth more than the coins issued. Algorithmic or undercollateralized coins try to manage supply and incentives without enough external assets, making them especially dependent on market confidence.

What a stablecoin is—and what “stable” means

A stablecoin is a blockchain token engineered to track a reference value. The reference may be a national currency, a commodity such as gold, or a basket of assets. The U.S. dollar dominates: the International Monetary Fund reported in 2025 that 97 percent of stablecoin issuance was dollar-pegged.

The word stable describes an intended price behavior, not a promise that a holder can always exchange one token for one dollar. A token can trade at $0.98 or $1.02 when its redemption channel is closed, markets are thin, reserves are questioned, collateral falls or users rush to exit. The relevant question is therefore not simply “Is it backed?” but “What mechanism brings the market price back, who can use it, and what can stop that mechanism?”

Stablecoins matter because they provide a dollar-like unit on blockchain networks. Traders use them to move value between exchanges, decentralized applications and wallets without converting through a bank for every transaction. Their usefulness depends on whether the token remains transferable and redeemable when markets are stressed.

The three main stablecoin designs

Fiat- or reserve-backed stablecoins

An issuer accepts dollars or dollar-equivalent assets from an authorized customer and creates, or mints, tokens. The issuer aims to maintain reserve value at least equal to the number of tokens outstanding. When an eligible holder redeems, the tokens are burned or removed from circulation and the reserve pays out dollars or the agreed equivalent.

Reserves do not have to be piles of banknotes. They can include bank deposits, short-term U.S. Treasury bills, overnight reverse repurchase agreements and other liquid instruments. The IMF’s 2025 analysis described one major dollar stablecoin’s reserves as 40 percent short-term U.S. Treasury bills and 45 percent overnight reverse repos collateralized by U.S. Treasuries, with the remainder mainly deposits and other reserve assets. Those percentages are a dated description, not a permanent composition.

Direct minting and redemption is often restricted to institutional or otherwise authorized customers. Most individuals buy and sell in a secondary market, where the quoted price can differ from $1 even if the issuer would redeem eligible tokens at par.

Crypto-collateralized stablecoins

Here, a user deposits crypto assets into a smart contract and receives fewer stablecoins than the collateral’s current market value. The excess, called overcollateralization, is a buffer against price swings. For example, a protocol might require collateral worth substantially more than the tokens issued, although the exact ratio varies by system and asset.

Price oracles report collateral values to the contract. If the value falls below a required threshold, automated liquidation can sell some collateral and remove the associated stablecoins from circulation. This model reduces reliance on a traditional reserve custodian, but it introduces smart-contract bugs, oracle errors, blockchain congestion, volatile collateral and liquidation-at-a-bad-price risk.

Algorithmic or undercollateralized stablecoins

Algorithmic designs attempt to move a token toward its target by changing supply, setting incentives or issuing and retiring related tokens, rather than holding enough external reserve assets for every coin. The Federal Reserve has warned that the backing asset can be endogenous to the same system. If confidence falls, the token and its supposed backing can decline together, creating a feedback loop in which selling leads to more selling and further loss of the peg.

Because there is less independently realizable collateral, these systems depend heavily on expectations that future buyers will continue to participate. That makes a run more likely when users doubt the promised incentives.

How a dollar peg is supposed to work

1. Creation at the primary market

  1. Deposit: An authorized customer sends dollars or approved assets to the issuer, or locks crypto collateral in a protocol.
  2. Issue: The issuer or smart contract creates the permitted number of stablecoins. A reserve-backed issuer should not create more tokens than the dollar value of its eligible reserves.
  3. Transfer: The tokens circulate on a blockchain and are traded by users who may never have direct access to the issuer.

2. Redemption at the primary market

An eligible customer returns tokens to the issuer and receives the contractual payout. The tokens are burned or taken out of circulation. Removing tokens matters: it prevents the same reserve dollar from supporting multiple outstanding claims.

Eligibility, minimum transaction sizes, fees, banking hours, compliance checks and settlement delays determine how practical this route is. A retail holder may have to sell on an exchange first rather than redeem directly.

3. Arbitrage in secondary markets

Suppose a redeemable coin trades at $0.98. If an arbitrageur can buy it, redeem it for $1 and complete the transaction reliably, the potential $0.02 difference attracts buying. That buying tends to lift the market price, while redemption removes tokens from supply.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If the coin trades at $1.02, an authorized participant can mint at par and sell at the higher market price. New supply tends to push the market price down toward $1. This two-way process is not magic; it requires functioning primary access, liquid markets, trustworthy reserves, predictable settlement and participants able to move money quickly.

Market condition Arbitrage action Expected pressure
Below $1 Buy discounted tokens and redeem at par, if eligible Buying raises price; redemption reduces supply
Above $1 Mint at par and sell at the market price, if eligible New supply increases selling and lowers price

Are stablecoins backed by real dollars?

“Backed” can mean several different things. A reserve-backed issuer may hold cash, bank deposits or short-term government securities rather than one physical dollar for each token. Those assets can be highly liquid, but they still involve custody, settlement, banking and legal risks.

Three questions reveal what the backing means in practice:

  • What assets are held? Cash and short-term government instruments generally behave differently from longer-term, illiquid or volatile assets.
  • Who controls them? A centralized issuer, bank custodian, trustee or smart contract may have different failure and governance risks.
  • Who can claim them? A token holder trading on an exchange may not have the same legal redemption right as an authorized customer.

Attestations, reserve reports and audits can improve transparency, but a report is not the same as an instant redemption guarantee. The reserve must be available, legally accessible and operationally transferable when many holders seek cash simultaneously.

What can make a stablecoin lose its peg?

Reserve impairment or opacity

If holders cannot determine whether reserves are sufficient, liquid and legally available, they may sell or redeem at once. Even rumors can move the secondary-market price before a shortfall is proven. If assets are frozen, encumbered or difficult to sell, a nominal one-for-one reserve ratio may not provide immediate liquidity.

Restricted or delayed redemption

A token can trade below $1 even when reserves exist if primary redemption is unavailable to the traders who need it, delayed by banking problems, limited to certain jurisdictions or subject to large minimums. The gap between an institutional redemption promise and a retail exchange price is critical during stress.

Thin secondary-market liquidity

Arbitrage requires buyers, sellers, exchange access and credit. In a thin market, a relatively small sell order can move the price sharply. High withdrawal fees, network congestion or a halted trading venue can prevent arbitrageurs from closing the gap.

Collateral crash or failed liquidation

Crypto-collateralized systems can become undercollateralized when the pledged asset falls faster than the protocol can sell it. Oracle outages, blockchain congestion, insufficient liquidators or a sudden price gap can leave too little collateral to cover outstanding tokens.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Reflexive algorithmic incentives

In an undercollateralized design, confidence may be the main support. Falling demand can force additional issuance or selling of a related backing token. That issuance can depress the backing token further, creating a self-reinforcing decline rather than a restoring trade.

Operational, legal and governance failures

Issuer controls, custodians, smart-contract administrators, upgrade keys, compliance decisions and changing rules all affect whether the advertised conversion works. A technically sound token can still fail as a practical dollar substitute if the institution or legal structure cannot deliver the promised payout.

USDC, USDT, DAI and algorithmic coins: how to compare them

Ticker symbols do not tell you the entire risk profile. Compare the mechanism and the rights attached to the token.

Example or category Primary design What supports the target Main questions to ask
USDC Reserve-backed model Issuer-held dollar and dollar-equivalent reserves; the IMF’s 2025 description included Treasury bills, overnight reverse repos, deposits and other assets Which customers can redeem, what are the current reserves, and how quickly can assets settle?
USDT Generally grouped with reserve-backed dollar tokens Issuer reserve assets and market liquidity What is the current reserve composition, redemption policy and access for your jurisdiction and account type?
DAI Crypto-collateralized style Excess crypto collateral held and managed by smart contracts or related governance What collateral ratios, oracle rules, liquidation penalties and emergency controls apply?
Algorithmic stablecoins Algorithmic or undercollateralized Supply changes, incentives and confidence rather than sufficient external reserves What happens when demand falls, and is the backing independent and liquid?

The table identifies design categories, not a promise that every implementation remains unchanged. Reserve mixes, access rules, collateral parameters and governance can change; check the current issuer or protocol documentation before relying on a token.

A practical checklist before you hold or transfer one

  1. Identify the reference: Confirm whether the token targets the U.S. dollar, another currency, gold or a basket.
  2. Classify the mechanism: Determine whether it is reserve-backed, crypto-collateralized or algorithmic. Do not assume a dollar symbol means cash reserves.
  3. Read the redemption terms: Check who may redeem, minimum amounts, fees, supported countries, settlement times and circumstances that permit suspension.
  4. Examine reserves or collateral: Look for asset types, maturity, custody, reporting frequency and any stated encumbrances. For a protocol, inspect collateral ratios, oracle sources and liquidation triggers.
  5. Check market depth: Review the trading venues you can use, order-book liquidity, network fees and the number of independent exit routes.
  6. Plan operational recovery: Keep transaction records, verify the correct blockchain network and maintain a way to move funds if an exchange, bridge or issuer pauses withdrawals.
  7. Match exposure to purpose: A token used for a short transfer has a different risk horizon from one held as savings or posted as collateral.

What regulators mean by the peg

The SEC Division of Corporation Finance wrote in 2025: “A stablecoin is a type of crypto asset designed to maintain a stable value relative to a reference asset, such as USD or another fiat currency, or a commodity like gold, or a pool or basket of assets.” The wording emphasizes design and reference value, not guaranteed convertibility.

The Federal Reserve wrote in 2024: “At a high level, the stablecoin issuer is responsible for ensuring that the number of tokens issued on the blockchain is no greater than the dollar value of the issuer’s ‘off-chain’ reserves.” That describes a core reserve discipline, but it does not by itself settle questions about asset quality, legal claims, redemption eligibility or market liquidity.

Regulatory treatment varies by jurisdiction and can change. Rules may address reserve assets, disclosures, custody, consumer protection, money transmission, securities classification and access to banking. Those rules affect the mechanism directly because they determine who may issue, redeem, hold and distribute a token.

The bottom line on dollar-pegged stablecoins

A stablecoin stays near $1 when its design gives market participants a credible way to correct deviations. Reserve-backed coins use liquid assets and minting or redemption; crypto-collateralized coins use excess collateral and automated liquidation; algorithmic coins rely on supply incentives and confidence. Every model has a failure path. Treat the peg as a target supported by reserves, contracts, market structure and institutions—not as an unconditional dollar guarantee.
