What AI Founders Should Look for in a Venture Capital Term Sheet

Read a venture capital term sheet as a map of four outcomes: how much ownership you sell, who gets paid first in an exit, who controls important decisions, and how easily the company can raise or sell later. For a U.S. financing, founders should model the capitalization and exit waterfall, inspect every preferred-stock protection, separate binding process clauses from proposed economics, and have counsel translate the summary into definitive documents.

What a term sheet does—and does not—decide

A term sheet summarizes proposed financing terms. It is not the complete contract. The negotiated rights normally appear in documents such as the certificate of incorporation, stock purchase agreement, investors’ rights agreement, voting agreement, and right-of-first-refusal and co-sale agreement. The National Venture Capital Association (NVCA) publishes model versions of these documents as starting points, not transaction-specific legal advice. Its model-document page lists different revision dates, including October 2025 updates to several core financing documents, a June 2026 voting-agreement update, and an April 2026 right-of-first-refusal and co-sale update. Check the version and download date rather than assuming every template is current.

Most term sheets describe proposed investment terms, while provisions such as confidentiality, exclusivity or no-shop obligations may be intended to bind immediately. The document should say which sections are binding. A lawyer must confirm enforceability under the actual wording and applicable law; there is no universal rule that every term sheet is either binding or nonbinding.

The evidence and examples in this guide are U.S.-focused. SEC educational material explains common startup securities and their differing rights, but it is not a substitute for state, federal or transaction-specific legal advice.

1. Start with price, capitalization and dilution

Do not evaluate a round from the headline valuation alone. Write down the investment amount, price per share, pre-money valuation, post-money valuation and the exact capitalization definition used to calculate ownership. Then rebuild the cap table using the share counts in the proposed documents.

Questions to answer in the capitalization definition

  • Are all issued common and preferred shares included?
  • Is the unissued option pool included, and is the pool increased before or after the new money?
  • How are outstanding options, warrants, SAFEs and convertible notes counted?
  • Are accrued interest, conversion discounts, valuation caps or other conversion rights included in the pre-money calculation?
  • Are promised grants or other commitments treated as if already issued?

An option-pool increase is often a major founder-dilution issue. If the pool is expanded in the pre-money capitalization, existing holders usually bear that dilution before the new investor’s percentage is calculated. If it is created post-money, the dilution is shared differently. The term sheet may state a target pool percentage, but the result depends on the starting share count and every convertible security.

Build at least three cap-table views:

  1. Before closing: show each founder, employee, investor and security class.
  2. Immediately after closing: show the new preferred shares, the option pool and all converted securities.
  3. After a plausible next round: model a higher-priced round and a down round, including any anti-dilution adjustment.
Term-sheet item Why it changes ownership Founder question
Price per share Determines how many preferred shares the investment buys. Which share count and capitalization definition set this price?
Pre-money valuation Sets the negotiated value before the new investment, subject to the agreed capitalization. Does the stated valuation include the proposed pool increase and convertibles?
Post-money valuation Combines the agreed pre-money amount with the new investment, but does not by itself reveal each holder’s final percentage. Can the parties provide the fully diluted post-closing ownership table?
Option pool A larger pool leaves founders and existing holders with fewer shares relative to the total. Is the pool increase pre-money or post-money, and what hiring plan supports it?
SAFEs, notes and warrants They can convert into shares or create future claims that alter ownership. What conversion price, cap, discount, interest and treatment apply at this closing?

Ask counsel or a cap-table specialist to show the percentage owned by founders, employees and investors after each scenario. Exact dilution is company-specific; there is no universally correct option-pool percentage or founder ownership target.

2. Understand the liquidation preference and exit waterfall

Preferred-stock economics can determine whether common holders receive anything in a sale. A liquidation preference gives preferred holders priority to specified proceeds before common stock. The SEC describes common stockholders as typically last in the liquidation preference, but that general description does not predict a particular company’s payout.

What “1x liquidation preference” means

A 1x preference generally means the investor can first receive an amount equal to its original investment before the remaining proceeds are allocated under the applicable conversion and participation terms. Confirm whether the multiple is applied to the original purchase price, includes declared or accrued dividends, and covers a sale, merger or other transaction that the documents define as a liquidation event.

Participating versus non-participating preferred

  • Non-participating preferred: the investor normally chooses between taking its preference or converting to common and sharing according to ownership.
  • Participating preferred: the investor takes the preference first and then also participates in the remaining proceeds, subject to any cap or other limitation.

These labels are only a starting point. Ask for a waterfall showing who receives what at several sale values, such as a low exit, a moderate exit and a high exit. Include the effect of accrued dividends, senior or stacked preferences from earlier rounds, and any conversion decision. A term that looks modest at a high valuation can materially change founder proceeds in a lower exit.

Exit-waterfall questions for counsel

  1. Which classes receive a preference, and are preferences senior, pari passu or junior to one another?
  2. Is the preference 1x or another multiple, and is it capped?
  3. Does the investor participate after taking the preference?
  4. Do dividends accrue, compound or merely apply when declared?
  5. Does a merger, asset sale or change of control trigger the preference?
  6. Can holders force conversion to common, and at what approval threshold?

3. Read anti-dilution protection as a formula, not a label

Anti-dilution protection is an investor protection that can adjust a preferred holder’s conversion price after certain later financings at a lower price. The economic result depends on the exact adjustment formula, the triggering events and the securities excluded from the calculation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Terms such as “broad-based weighted-average” and “full ratchet” are not interchangeable shortcuts. The governing clause determines which outstanding shares, options, warrants and reserved pool shares are counted, how the new issuance is measured, and whether exceptions apply. The available SEC explanation identifies anti-dilution as a category of investor protection; it does not establish a formula-by-formula comparison or a universally standard outcome.

Model the negotiated language

  • Identify every financing or issuance that triggers an adjustment.
  • List exclusions, such as employee equity, strategic issuances or shares issued on conversion of existing securities, if the documents contain them.
  • Ask for a worked example of a lower-priced financing at several sizes.
  • Show the resulting conversion price, investor ownership, founder ownership and option-pool percentage.
  • Check whether a waiver requires a specific investor or preferred-holder vote.

Do not accept “standard anti-dilution” as an answer. The actual formula and exceptions are what determine future dilution.

4. Separate board control, voting rights and protective provisions

Price does not determine control. Common and preferred stock can carry different voting and economic rights, and a board seat is different from a veto over specified corporate actions.

Board composition

Record who appoints each director, whether founders retain a seat, whether investors receive one or more seats, and whether an independent director requires joint approval. Check removal rights, vacancies, observer rights, quorum rules and what happens if a director seat is not filled. A board observer may receive information and attend meetings without voting, but the exact rights and confidentiality obligations belong in the documents.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Voting and protective provisions

List the actions that require approval from a preferred class, a named investor, a board majority or a separate class vote. Common examples include issuing senior or pari passu securities, changing charter rights, paying dividends, selling the company, taking on substantial debt, increasing the option pool, changing the business or amending governance documents. The list and thresholds are negotiated; do not assume a clause is harmless because it is described as customary.

Read the term sheet alongside the voting agreement and proposed charter. NVCA’s model financing suite includes a voting agreement, but its models must be tailored to the transaction. Ask whether a consent right is time-limited, applies only above a dollar threshold, or could block an ordinary operating decision.

5. Check founder vesting, repurchase and transfer restrictions

A financing can revisit founder equity even when founders already own their shares. Determine whether existing shares become subject to new vesting, reverse vesting or company repurchase rights; what happens if a founder leaves; and how acceleration operates on a sale or termination. Definitions of “cause,” “good reason,” change of control and service status can materially alter the result.

Transfer provisions

  • Right of first refusal: the company or specified holders may have the first opportunity to buy shares a founder proposes to transfer.
  • Co-sale (tag-along) rights: investors may be entitled to sell a proportional amount alongside a founder’s proposed sale.
  • Permitted transfers: family trusts, estate-planning vehicles or other exceptions may have conditions and notice requirements.

Confirm notice periods, response deadlines, pricing mechanics and exceptions in the final right-of-first-refusal and co-sale agreement. NVCA lists this agreement among its model documents, with an April 2026 update noted on its model-document page.

6. Clarify process, closing conditions and tranched funding

Ask the lead investor to identify every condition to closing: legal and financial diligence, intellectual-property review, board or investment-committee approval, execution of definitive documents, third-party consents and any required corporate approvals. A signed term sheet does not guarantee that the round will close if stated conditions are unmet.

Binding process terms

Confidentiality and exclusivity provisions can restrict discussions with other investors while diligence proceeds. Check the duration, covered parties, permitted disclosures, termination rights and remedies. Have counsel identify exactly which paragraphs are binding and whether the governing law changes the analysis.

Tranched financings

If money is released in tranches, the term sheet should specify:

  • the amount and date of each tranche;
  • objective milestones and the evidence used to measure them;
  • who decides whether a milestone is satisfied;
  • what happens if a milestone is delayed, disputed or rendered impossible by events outside the company’s control;
  • whether an investor can refuse a tranche despite technical compliance; and
  • the company’s rights if a promised tranche is not funded.

NVCA’s October 2, 2025 announcement said its updated model documents incorporated mechanics for time- or milestone-based tranched financings. That update does not make any particular tranche structure appropriate for your company.

Ownership and rights

  • Who owns model weights, source code, prompts, evaluation tooling and deployment infrastructure?
  • Do employee and contractor agreements assign inventions, code and data-related work to the company?
  • What rights do licenses grant for training, fine-tuning, commercial use, redistribution and model outputs?
  • Can customer data be used for training or evaluation, and what deletion or segregation duties apply?
  • Do privacy, security, export-control or sector rules restrict the product or a potential buyer?

Ask investors and counsel whether any diligence finding should become a closing condition, representation, indemnity or operational covenant. Do not label an AI diligence request a standard term unless the negotiated documents actually make it one.

8. Use a decision matrix instead of a headline-term score

When comparing competing proposals, evaluate each across the same dimensions:

Dimension What to compare
Ownership Founder and employee percentages after closing, after the planned hiring pool, and after an up-round or down round.
Exit economics Investor priority and total payouts at low, moderate and high sale values, including participation and dividends.
Control Board appointments, observer rights, quorum, voting thresholds and actions requiring investor consent.
Future flexibility Restrictions on new financing, acquisitions, debt, business changes, transfers and a sale.
Execution risk Whether milestones and conditions are objective, time-limited and within the company’s control.

There is no universally founder-friendly package. A higher price can come with a larger pre-money option-pool increase, stronger preferences or broader veto rights. Compare the complete package under realistic outcomes, not one favorable headline number.

9. A practical founder review checklist

  1. Obtain the fully diluted capitalization table used for the price calculation.
  2. Reconcile every founder, employee, option, warrant, SAFE and note balance.
  3. Model ownership immediately after closing and after a plausible down round.
  4. Generate exit waterfalls at multiple sale values, including participation and dividends.
  5. Mark every anti-dilution trigger, exclusion and approval requirement.
  6. Draw the proposed board and list each class vote, veto and observer right.
  7. Review founder vesting, repurchase, acceleration, transfer and co-sale provisions.
  8. Highlight binding process clauses, closing conditions and deadlines.
  9. For each tranche, write the milestone test and the dispute remedy.
  10. Prepare a written question list for counsel and require the answers to match the definitive documents.

Bring counsel the models, not just the term sheet. The most useful review shows how the negotiated language changes ownership, proceeds and control in specific scenarios.

What the available market references can—and cannot—tell you

NVCA reported that its 2021 Enhanced Model Term Sheet v2.0 was informed by a historical dataset covering more than 100,000 venture transactions, more than 40,000 investors and more than $1 trillion in combined assets under management. Those figures describe the dataset behind that 2021 release; they are not current market benchmarks and do not establish what your round should contain.

Similarly, model documents are reference points rather than a promise that a term is standard, fair or suitable. The company’s jurisdiction, financing history, bargaining position, security design and investor group determine the result.

Questions to take to your lawyer

  • What exact capitalization definition produces the stated price and ownership percentages?
  • Who bears the option-pool increase and convertible-security dilution?
  • What does each holder receive at three different exit values?
  • Which anti-dilution formula and exclusions apply in a down round?
  • Can investors block a financing, sale, debt incurrence or business change, and at what threshold?
  • Which term-sheet paragraphs are binding, for how long and under what governing law?
  • Are founder vesting, transfer and repurchase rights changing at closing?
  • Are any AI ownership, license, privacy or security issues conditions to closing?
  • What language in the definitive documents differs from the summary?

The right outcome is not the term sheet with the most attractive valuation headline. It is the proposal whose ownership math, exit economics, governance rights and financing obligations the founders can understand, model and live with before signing definitive documents.
