Bond prices generally move opposite comparable market yields because a bond’s fixed payments must become competitive with newly issued debt. Stocks represent uncertain future profits, so higher discount rates can reduce what investors will pay for those profits; however, earnings expectations, risk premiums, starting valuations and the reason rates are rising can reinforce or offset that effect.
The practical question is not which asset always wins when rates rise. It is which cash flows, risks and time horizons you own, and what is driving the move in yields. U.S. examples below include the 2022 rate shock and Federal Reserve market snapshots from 2026; they illustrate mechanisms rather than forecasts or allocation advice.

Why rising rates usually push existing bond prices lower
A conventional fixed-rate bond promises specified payments: periodic interest and repayment of principal at maturity. Those payments do not change when market yields move. If newly issued bonds of similar maturity and credit quality begin offering higher yields, an older bond with a lower coupon becomes less attractive. Its market price generally has to fall until a buyer’s return is competitive with the new market yield.

Cash-flow timing and duration
Sensitivity to a yield change depends heavily on when a bond’s cash flows arrive. A short-maturity bond returns most of its principal soon, leaving less time for a changed discount rate to affect its value. A long-maturity bond has payments extending farther into the future, so the same yield move usually produces a larger price change. Duration is a formal measure of that sensitivity; it is not the same thing as maturity, but longer maturity and longer duration often travel together.
The relationship is not a guaranteed percentage for every bond. Coupon size, yield level, call features and the shape of the yield curve all affect the result. A bond fund’s duration describes the portfolio’s approximate rate sensitivity, while the price of an individual bond also depends on its issuer and its place in the capital structure.
Rate risk is separate from credit risk
A U.S. Treasury can lose market value when its yield rises even though its scheduled payments are still viewed as highly reliable. A corporate bond can face that same government-rate risk plus credit risk: investors may demand a larger spread if they think the company is less able to service debt or if market liquidity deteriorates. The combination can produce a larger loss than a comparable Treasury during a stress episode.
Floating-rate debt behaves differently from a fixed-rate bond because its coupon resets with a reference rate. Its market price may be less sensitive to an immediate rise in benchmark rates, but the borrower’s interest bill rises as coupons reset. That can weaken debt-servicing capacity and increase default risk, especially for highly leveraged issuers.
What holding to maturity does and does not change
If an investor holds an individual bond to maturity and the issuer makes every promised payment, the contractual cash flows are known in advance. Daily market quotations can still fall in the meantime, creating an opportunity cost: money locked in the lower coupon cannot immediately earn the new higher yield without selling or reinvesting elsewhere. Holding to maturity does not remove default risk, inflation risk, reinvestment risk or the possibility that the investor needs liquidity before maturity.
How higher rates can pressure stocks without determining their returns
Stocks are claims on uncertain future business cash flows rather than fixed coupons. A standard valuation framework discounts expected future profits, dividends or other payoffs back to the present. When the discount rate rises, the present value of a given stream of future cash flows falls, all else equal. Higher yields on relatively safer assets can also raise the return investors require before accepting stock risk.

The Federal Reserve’s May 2021 Financial Stability Report states the framework directly: “According to a long-standing theory, an asset’s price should equal the expected discounted value today of future payoffs from holding assets—for example, interest payments on Treasury securities and corporate bonds as well as dividends from stocks.”
Earnings expectations can outweigh the discount-rate effect
A rate increase often arrives with information about the economy. If stronger growth lifts expected sales and profits, those better cash-flow expectations can support share prices even as discount rates rise. If rates rise because inflation is persistent, demand is weakening or profit margins are expected to shrink, the earnings effect can point in the same direction as the valuation effect. A stock’s return reflects both changes in expected payoffs and changes in the rate used to discount them.
Risk premiums move independently
Investors demand compensation for bearing equity risk above the return on a safer asset. That equity risk premium can widen when uncertainty or fear increases, lowering valuations, or narrow when confidence improves, supporting them. Federal Reserve staff describe asset prices as depending on expected payoffs, interest rates, risk premiums or a combination. Therefore, a stock-market decline during a rate rise cannot be attributed to the policy rate alone without examining what happened to profits and risk appetite.
Longer-dated corporate cash flows can be more rate-sensitive
Companies whose value rests heavily on profits expected far in the future can be especially exposed to a discount-rate change, because more of their valuation is attached to distant cash flows. Mature companies with nearer-term, resilient cash generation may respond differently. This is a valuation tendency, not a rule for a sector or an individual security: balance-sheet leverage, pricing power, competition and management decisions can dominate the outcome.
Policy rates and long-term Treasury yields are different signals
The central bank’s policy target is a short-term interest rate. Long-term Treasury yields incorporate expectations for future short-term rates, expected inflation and real economic growth, plus a term premium that compensates investors for holding longer maturities and bearing uncertainty. A policy-rate increase therefore does not mechanically dictate the direction or size of every long-term yield move.

Why the distinction matters for investors
Many household mortgages, corporate loans and stock valuations reference longer-term financing conditions rather than the overnight policy target. A rise in far-forward yields can raise current long-term borrowing costs even if the policy rate is unchanged. Conversely, long-term yields can fall when markets expect weaker growth or future policy easing, even during a period when the central bank is still raising its target.

A specific 2026 example of term-premium forces
In a February 12, 2026 note, Federal Reserve economists Daniel Covitz and Eric Engstrom analyzed a recent increase in far-forward nominal Treasury rates. They attributed the episode to heightened perceived risks of future adverse economic supply shocks and greater concern about future federal deficits. In their analysis, they found no evidence that increased far-ahead inflation risk drove the rise. The conclusion applies to that specified episode, not to every increase in long-term yields.
Because higher far-forward rates feed into long-term Treasury yields, the note says they also increase current long-term borrowing costs for households and businesses. The example shows why the cause of a yield move must be identified before inferring how stocks, bonds or credit will respond.
Stocks and bonds can fall together
The 2022 U.S. episode demonstrates that government bonds and equities are not guaranteed to offset one another. Amid persistently high inflation, a tight labor market and a deteriorating economic outlook, monetary policy tightened and long-term Treasury yields rose notably. The Federal Reserve reported declines in long-term Treasury prices, leveraged-loan prices and broad equity indexes. Corporate bond spreads widened during the first half of the year and narrowed somewhat toward year-end as risk appetite changed.
The report’s relevant financial-stability data extend through December 2022. It is an observed episode, not a template for every rate cycle. Bond maturity, credit quality, company balance sheets, starting valuations, expected earnings and the reason yields rise all influence whether assets move together or in opposite directions.
Stocks versus bonds when rates rise: the mechanisms compared
| Exposure | Stocks | Fixed-rate bonds |
|---|---|---|
| What the investor owns | A claim on uncertain future business cash flows and residual value. | Contractual interest payments and principal, subject to the issuer’s ability to pay. |
| Direct rate channel | Higher discount rates can reduce the present value of expected profits and dividends. | Higher comparable market yields generally reduce the price of existing lower-yielding bonds. |
| Cash-flow timing | Companies with more value tied to distant profits can be more sensitive to discount-rate changes. | Longer duration generally means greater price sensitivity to a given yield change. |
| Other major risks | Profit growth, margins, competition, leverage, equity risk premiums and investor sentiment. | Credit/default risk, liquidity, call features, inflation and reinvestment risk. |
| Effect of floating rates | Higher borrowing costs can reduce profits, while economic growth can increase revenue; the balance varies by company. | Floating-rate coupons can reset upward, reducing price sensitivity but increasing the borrower’s interest expense. |
| What a rate move alone tells you | It identifies one valuation input, not the direction of the stock market. | It indicates a broad rate pressure, but the final price also reflects credit spreads and bond-specific terms. |
Six factors that determine the outcome of a rising-rate episode
1. The reason yields are rising
Inflation expectations, real interest rates, growth prospects and risk premiums have different implications. A rise caused by stronger expected growth may improve corporate earnings, while a rise caused by supply stress or fiscal concerns may increase discount rates without improving profits. The same change in the policy target can therefore produce different stock and bond results at different times.
2. Maturity and duration
For bonds, identify when the cash flows arrive and how the security’s duration compares with the change in the relevant yield. A short-term instrument and a long-duration Treasury do not carry the same rate exposure. A bond fund’s published effective duration can help quantify approximate sensitivity, but it does not capture every credit or liquidity move.

3. Credit quality and leverage
Separate a move in the risk-free curve from a move in credit spreads. Investment-grade corporate debt can lose value because Treasury yields rise; a weaker issuer can lose additional value if investors demand compensation for default risk. Floating-rate borrowers may face higher interest bills even when their loan prices are relatively stable.

4. Expected earnings and balance-sheet resilience
For stocks, examine whether revenue, margins and cash generation are expected to improve or weaken. Companies with high refinancing needs can be more exposed to higher borrowing costs. A business with strong liquidity and near-term cash flow may withstand a rate increase better than one dependent on optimistic long-term projections, but no broad category guarantees a particular return.
5. Starting valuations and spreads
The price already paid for an asset matters. A high equity valuation leaves less room for disappointment if discount rates rise or earnings forecasts fall. A narrow corporate spread over a Treasury leaves less cushion if credit conditions deteriorate. These indicators describe potential sensitivity; they are uncertain and are not short-term timing signals.
6. Holding period and liquidity needs
Market-value losses matter immediately for an investor who must sell, pledge collateral or rebalance. An investor able to hold an individual bond to maturity may receive its scheduled payments if the issuer remains solvent, but still bears inflation, reinvestment, default and opportunity-cost risks. Stocks have no maturity date, so their market value remains exposed to changing expectations for as long as they are held.

May 2026 Financial Stability Report
The Federal Reserve’s Financial Stability Report published in May 2026 describes U.S. market conditions and data as of April 23, 2026. It places S&P 500 valuation measures in the upper part of their historical distribution and says the estimated equity premium was low relative to its historical average. Treasury term premiums moved higher amid volatility, while corporate bond spreads over comparable-maturity Treasuries remained low by longer-run standards.

July 2026 Monetary Policy Report
The Federal Reserve’s July 2026 Monetary Policy Report likewise describes weaker debt-servicing capacity for some publicly traded non-investment-grade companies and riskier private firms, especially those dependent on leveraged loans or private credit. It reports that equity valuations remained high relative to historical distributions and that spreads widened for speculative-grade technology bonds and leveraged loans.
The two reports cover U.S. conditions at their respective publication dates. They should not be generalized to other countries without local data on policy settings, yield curves, valuations, currencies and credit markets.
How to read valuation numbers without overinterpreting them
A valuation statistic is meaningful only with its market, definition and date attached. Federal Reserve Board staff reported a median aggregate forward price-to-earnings ratio of 15.5 for S&P 500 firms over the figure’s 1989–2022 period, using earnings expected 12 months ahead. That 15.5 is a historical reference statistic, not a current 2026 reading and not a universal fair-value threshold.
Forward earnings can change, interest rates can change and the appropriate risk premium can change. Comparing a current multiple with a historical median without matching the economic regime, interest-rate level and earnings outlook can create a false sense of precision.
A disciplined way to analyze a rate increase
For educational analysis, separate the questions rather than treating “rates up” as a complete explanation:
- Which rate moved? Identify the policy target, two-year yield, ten-year yield, far-forward rate or a corporate spread. They represent different expectations and risks.
- What caused the move? Consider inflation, real growth, fiscal concerns, supply shocks, monetary-policy expectations and the term premium.
- Which cash flows are most distant? For a bond, examine maturity and duration. For a company, assess how much value depends on profits expected years ahead.
- What changed besides the risk-free rate? Track earnings forecasts, equity risk premiums, credit spreads and liquidity conditions.
- What is the investor’s time horizon? Distinguish a mark-to-market loss from the ability to receive contractual bond payments, while recognizing that a forced sale changes the result.
- What evidence is dated and geographically relevant? A U.S. market snapshot from a specified date cannot establish what will happen in another country or a later cycle.
This framework clarifies exposures without implying that one asset class should replace the other. The appropriate mix depends on objectives, constraints, taxes, liquidity needs and risk tolerance—information that a general market comparison cannot determine.
