Should You Prepay Your Home Loan or Invest When Interest Rates Rise?

It depends first on whether your mortgage rate can reset. Rising market rates do not change the rate on a typical fixed-rate mortgage, while an adjustable-rate mortgage (ARM) may become more expensive when its introductory period ends. Compare the interest a prepayment is expected to avoid with the uncertain, after-tax outcome of investing, while keeping enough cash available for emergencies and checking your loan terms. The tax details below are specific to the United States.

How rising rates affect your mortgage depends on its rate type

A rise in market rates is not, by itself, a change to your existing mortgage contract. The key question is whether your own loan’s rate can change, and when.

Loan type What rising rates mean for this loan What to check
Fixed-rate mortgage The contractual rate and scheduled principal-and-interest payment generally stay level. Prepaying can reduce the balance on which future interest is calculated, but market rates do not raise the loan’s existing rate. Remaining term, amortization schedule, and how your servicer applies extra principal.
Adjustable-rate mortgage (ARM) The rate may change after the initial fixed period, which can change the required payment. A rising-rate environment can make a future reset more costly, subject to the loan’s terms. First reset date, adjustment frequency, rate index and margin, and any periodic or lifetime caps. Use your loan documents and disclosures for the actual terms.

The Consumer Financial Protection Bureau’s overview of loan types explains the distinction between fixed-rate and adjustable-rate loans. For an ARM, estimate the payment under the contract’s reset rules rather than assuming extra principal will automatically lower the next required payment. A lower balance may reduce interest, but the scheduled payment does not necessarily change unless the loan is recast or otherwise modified.

What you are comparing: a more certain saving or an uncertain return

Prepaying reduces the balance and future interest

An extra principal payment reduces the amount of debt on which future interest is calculated. For a fixed-rate loan, the interest avoided can be estimated from the contractual rate and amortization schedule. The amount you save over a chosen period depends on how the payment is applied, how long you keep the loan, and whether fees, a penalty, or a change such as earlier PMI cancellation affects the calculation. The CFPB explains how paying down a mortgage works and provides a home loan toolkit.

Do not treat the mortgage note rate as an exact investment return. The interest avoided is a useful comparison, but taxes, loan mechanics, payment application, and the period you keep the loan affect the actual result.

Investing may earn more, but it can also lose value

An investment’s result depends on what you buy, the fees and taxes that apply, and when you need the money. Compare a range of plausible after-fee, after-tax outcomes rather than treating a projected or historical return as guaranteed. A short time horizon makes market volatility more consequential because you may need to sell during a downturn.

Rising rates can also affect investments differently. For example, bond funds can lose value when interest rates rise, and funds holding longer-maturity bonds are generally more sensitive to rate changes. See Investor.gov’s guidance on bond funds.

The SEC’s Investor.gov says paying off high-interest debt can compare favorably with investing and uses “about 8% or above” as a general reference for high-interest debt without tax advantages. That guidance is not mortgage-specific and is not a break-even rate for deciding whether to prepay a home loan. See Investor.gov’s high-interest debt guidance.

How to compare the choices for your own loan

Use the same dollar amount and time horizon for each option. Gather the details below before estimating results; the figures and rules in your documents take precedence over a general example.

  • Current principal balance, note rate, remaining term, and fixed- or adjustable-rate status.
  • For an ARM: reset dates, adjustment frequency, and rate caps.
  • Whether the servicer applies extra payments to principal, and whether extra payments change the required payment or only shorten the loan.
  • Any prepayment penalty, current PMI status, and a payoff quote if you are considering paying off the loan.
  • Cash reserves, planned expenses, and how much liquidity you need to preserve.
  • For investing: the account type, likely investment mix, fees, tax treatment, and when you expect to need the money.
  • For a US tax comparison: whether you itemize deductions and whether the mortgage interest and debt qualify under current tax rules.
  1. Estimate the prepayment case. Ask your servicer for an amortization schedule or use a reliable loan calculator to estimate interest avoided over your chosen period. Account for any penalty and any PMI change that is applicable to your loan.
  2. Estimate the investment case. Use a range of outcomes after fees and relevant taxes. Consider whether you could tolerate a loss or need to sell during the period being compared.
  3. Test the cash case. Decide whether keeping the money available for emergencies or planned expenses is more valuable than putting it into home equity or investments. Home equity is less liquid than cash or readily sellable investments.
  4. Consider a split. If your contract allows penalty-free partial payments and you can maintain adequate reserves, you could direct some money to principal and invest the rest rather than choosing only one.

These estimates are comparison tools, not a personalized break-even result: no universal return advantage has been established for prepaying versus investing. The result depends on your loan contract, tax situation, available cash, investment assumptions, and time horizon.

How US mortgage-interest deductions affect the comparison

Do not assume that all mortgage interest is deductible. The IRS generally allows qualified home mortgage interest to be claimed on Schedule A by taxpayers who itemize, subject to rules about eligible debt, use of proceeds, balance, and filing circumstances. If you take the standard deduction rather than itemizing, the deduction generally does not reduce your tax bill.

For tax year 2025, IRS Publication 936 states a general qualified acquisition debt limit of $750,000, or $375,000 for married taxpayers filing separately, for qualifying debt secured after December 15, 2017. Higher limits apply to qualifying debt incurred before December 16, 2017. These are tax-year-specific limits, not a promise that a particular borrower can deduct interest up to that amount. Check current IRS guidance and your circumstances before including a tax benefit in the comparison.

What to verify before sending a large payment

Confirm the amount and any penalty

A loan’s current balance is not necessarily the amount needed to pay it off. The CFPB defines a payoff amount as the amount required to satisfy the mortgage terms and completely pay off the debt; it can include interest through the planned payoff date, unpaid fees, and potentially a prepayment penalty. Request a dated quote from your servicer and check the note and addenda. See the CFPB’s payoff amount guidance and prepayment penalty guidance.

Ask how extra payments are handled

Confirm that an additional payment will be applied to principal as you intend, and ask whether the servicer requires a separate instruction or process. Ask whether the payment will shorten the term, change the required monthly payment, or qualify for a recast. Those outcomes are not interchangeable.

Check PMI and keep liquidity in view

The CFPB notes that paying down a mortgage may help some borrowers cancel private mortgage insurance (PMI) earlier. Whether that applies, and what steps or conditions are required, depends on the loan and applicable rules; check with your servicer before counting a PMI change as a saving. Also decide how much cash you need to retain, since money converted to home equity is not as readily available for an unexpected expense.

A practical decision rule

Prepayment is more appealing when the interest savings are valuable to you, the loan has no prohibitive penalty, and you can make the payment without weakening your cash reserves. Investing is more appealing when you have a suitable time horizon, can accept market losses, and your after-tax investment assumptions justify the risk compared with the loan savings. For an ARM, include the actual reset schedule and caps in the comparison. If neither choice clearly dominates, keeping some cash or splitting the amount can preserve flexibility.
