There is no universal winner. Whether to pay extra on a home loan or invest depends on the loan contract, its effective after-tax cost, the uncertain after-tax investment outcome, your need for accessible cash, and any prepayment charge. A rise in market rates does not by itself change a fixed-rate mortgage; an adjustable-rate mortgage can change under its contract.
Should you prepay a home loan or invest the money when rates rise?
Start with the mortgage you actually have, not the latest headline about interest rates. Extra principal reduces your loan balance and the interest charged on that balance. Investing keeps money outside the home, but its future return is uncertain. Compare the two using your own loan terms, taxes, fees, time horizon, and cash needs rather than treating an assumed investment return as guaranteed.

Does a higher Fed rate change your mortgage rate?
Not automatically. The Federal Reserve explains that the federal funds rate is important for monetary policy but “does not directly affect the interest rate established for your home mortgage.” Federal Reserve Consumer Help distinguishes that policy rate from the rate set for an individual mortgage.

Fixed-rate mortgage
A fixed-rate loan’s rate is locked for its term, so a general rise in market rates does not rewrite your contract. The CFPB says that with a fixed-rate mortgage, principal and interest payments stay the same for as long as you have the loan. Review the CFPB’s home-loan toolkit and your loan documents for the terms that apply to you.

Adjustable-rate mortgage
An adjustable-rate mortgage (ARM) can reset according to the note’s schedule and terms. Check when the first and later adjustments occur, how the rate is calculated, and any limits on increases. The CFPB advises borrowers to understand the maximum payment they could face. Reducing principal may help with interest costs, while retaining cash may help manage a future payment increase; which matters more depends on your contract and household finances.
Compare prepayment with investing on six factors
| Factor | Pay extra on the mortgage | Invest the money |
|---|---|---|
| Financial outcome | Avoids some future interest, based on the loan’s balance, rate, and payment schedule. | May earn a return, but the result is uncertain. Use scenarios rather than a promised rate. |
| Taxes | The effective cost may differ from the stated rate if you qualify for a mortgage-interest deduction under current rules. | Returns may have tax consequences, which depend on the investment and account rules that apply to you. |
| Access to money | Moves cash into home equity, which is generally less readily available than money in an account. | May leave money accessible, but access rules and market value vary by account and investment. |
| Rate exposure | A fixed rate stays fixed under the contract; an ARM may reset under its terms. | Market rates can affect investments differently; there is no universal outcome. |
| Costs | Check the loan for prepayment penalties and confirm how extra payments are applied. | Account, transaction, and other fees reduce what you keep; verify the terms that apply. |
| Horizon and comfort | Can suit someone who values lowering debt and the loan balance. | May suit someone with a longer horizon who can tolerate market losses. Neither preference guarantees a better result. |
How to make the comparison
- Read the loan terms. Confirm whether the rate is fixed or adjustable, the balance, rate, remaining term, payment schedule, reset provisions if applicable, and any prepayment penalty. Ask the servicer how it handles additional principal payments.
- Estimate the interest avoided. Use the actual loan balance, interest rate, remaining term, and payment schedule to estimate how extra principal changes future interest. The result depends on those details; a headline mortgage rate alone is not enough.
- Check the tax treatment. Mortgage interest is not automatically deductible. IRS Publication 530 explains that qualified interest generally must relate to a loan secured by a main or second home, and deductibility can depend on how the loan proceeds were used. Check the rules for the relevant filing year and your own eligibility in IRS Publication 530.
- Model investment outcomes as scenarios. Compare plausible after-tax results over a horizon that matches when you may need the money. Account for relevant taxes and fees; do not treat an assumed investment rate as a forecast. The Federal Reserve’s mortgage refinancing guide describes calculators that can use inputs such as balance, mortgage rate, remaining term, tax rate, and assumed investment rate. Such a calculator performs arithmetic on assumptions; it cannot predict investment returns.
- Set aside money you may need. A principal payment becomes home equity rather than readily accessible cash. Consider emergencies and near-term plans before making an extra payment. The CFPB cautions against draining savings in mortgage decisions; its materials do not establish a universal emergency-fund target.
- Verify payment handling and charges. CFPB guidance says prepayment penalties depend on the mortgage type and loan terms; check the note and addenda. Such penalties often concern paying off or refinancing during a specified period. Small additional principal payments typically do not trigger them, but confirm the treatment with your lender or servicer before sending money. See the CFPB’s prepayment-penalty guidance.
When paying extra may make more sense
- Your cash reserves and near-term needs are covered, and you prefer reducing debt to taking investment risk.
- The interest avoided under your actual loan terms compares favorably with realistic investment outcomes after relevant taxes and fees.
- You have an ARM and have considered both the contract’s potential payment changes and the value of keeping cash available.
When investing may make more sense
- You have a longer investment horizon and can tolerate the possibility of losses rather than needing a predictable result.
- You value keeping money accessible and have checked any account restrictions, taxes, and fees.
- Your comparison uses after-tax scenarios rather than assuming an investment return is certain or guaranteed to exceed the mortgage cost.
What rising-rate statistics can—and cannot—tell you
A 2026 Federal Reserve Bank of Boston article reports that expectations about rates, interest-rate volatility, and refinancing costs explain approximately 80 percent of the variation in its measured coupon spread since 2006. That finding concerns mortgage-market pricing and the value of the prepayment option; it does not show that an individual investment will outperform an individual mortgage.
