Investors do not choose between growth and profitability as if they were opposing boxes to tick. They ask whether a software company can expand revenue at an attractive rate, earn healthy gross margins, control the cost of adding and serving customers, and eventually convert that scale into durable operating profit and cash. A fast-growing company can destroy value if each new dollar of revenue requires still more spending; a profitable company can be a poor investment if growth is negligible or its earnings are temporary.
The practical analysis therefore combines growth quality, margin trends, cash generation, operating metrics and valuation assumptions. The Rule of 40 is a useful shorthand for the growth-profitability trade-off, but it is a heuristic rather than an accounting standard or a valuation answer. Its result is meaningful only when you identify the growth measure, margin definition and reporting period used.

What investors are really measuring
Revenue growth measures how quickly a company is expanding its reported sales. It does not reveal what the company spent to win those customers, the cost of hosting and supporting them, or whether contracts will renew. Profitability measures what remains after those costs, but a current profit figure may reflect temporary cuts, unusually high-margin work or deferred investment.
Software-company filings commonly discuss sales and marketing, research and development, general and administrative expense, infrastructure costs and gross margin when explaining the route to profitability. Those categories help an investor distinguish growth purchased through heavy spending from growth that is becoming more efficient.

How to judge the quality of revenue growth
Separate recurring and non-recurring sales
Two companies can post the same growth rate while having very different outlooks. Recurring subscriptions, renewals and committed usage generally provide more visibility than a one-time license, implementation project or unusually large contract. Break out recurring and non-recurring components whenever the filing provides them, and ask whether reported growth came from new customers, expansion within existing accounts, price increases, acquisitions or foreign-exchange effects.
Look at growth across consistent periods
Use the same year-over-year or sequential period for every company in a comparison. A quarter with an easy prior-year comparison can make acceleration look stronger than it is, while a company with a more seasonal business may look weak in an otherwise normal quarter. Record the reported period, currency and whether the figure is organic or includes acquisitions.

Revenue that carries a high and stable gross margin gives management more resources to fund product development and customer acquisition. Falling gross margin can signal rising cloud-infrastructure expense, support intensity, a shift toward lower-margin services or pricing pressure. GitLab and Similarweb filings, for example, discuss infrastructure and other cost categories as factors that affect profitability and cash flow; the lesson is to inspect the cost drivers rather than assume software revenue is costless to deliver.
What profitability tells you
Use GAAP results as the anchor
Start with GAAP revenue, gross profit, operating income or loss, net income and cash-flow statements. Then examine management’s adjusted measures to understand the operating story, while retaining the GAAP figures as the common accounting reference. The IDT filing explicitly says adjusted EBITDA and non-GAAP EPS should be considered in addition to, not as a substitute for or superior to, operating income, operating cash flow, net income, earnings per share and other GAAP liquidity and performance measures.
Read the margin trend, not just the latest margin
Operating margin is operating income divided by revenue. A company can be unprofitable today yet moving toward profitability if gross margin is stable and operating expenses are growing more slowly than sales. Conversely, a positive margin can deteriorate if growth slows while the cost base remains fixed. Review several reporting periods and identify which expense lines caused the change.

Understand adjusted measures
Adjusted EBITDA, adjusted operating margin and similar figures may exclude stock-based compensation, amortization, restructuring or other items. Exclusions can help compare underlying operations, but each issuer chooses its own adjustments. Similarly titled measures from different companies may therefore be incomparable. Present the reconciliation and the excluded items before drawing a cross-company conclusion.
What is the Rule of 40?
The Rule of 40 adds a software company’s growth rate to a profitability margin. Its name is shorthand for a combined score of 40, not proof of a universal investment cutoff. SEC-filed examples use different inputs:
| Example in a filing | Growth component | Profitability component | Why the definition matters |
|---|---|---|---|
| IDT | Revenue growth | EBITDA margin | EBITDA is not the same as operating income or free cash flow. |
| SailPoint | Year-over-year ARR growth | Adjusted operating margin | Both ARR and the adjusted margin are company-defined. |
| Pluralsight | Revenue growth | Levered free-cash-flow margin | Cash-flow margin can differ materially from an EBITDA-based score. |
Because these formulas are not interchangeable, state your method in full: “For this comparison, the Rule of 40 is defined as [growth measure] plus [margin measure] over [period].” Show both components separately. A score of 40 reached through 55% growth and –15% margin describes a very different business from one reached through 12% growth and 28% margin.
How to calculate it
- Choose a consistent period, such as the latest full fiscal year or the same quarter for both companies.
- Choose the growth measure: reported revenue growth or the issuer’s ARR growth, and record its definition.
- Choose the margin: EBITDA, adjusted operating, levered free-cash-flow or another explicitly stated measure.
- Convert both percentages to percentage points and add them.
- Publish the components, reconciliations and period alongside the total.
Do not use a Rule-of-40 score as a substitute for a business model, competitive-position or valuation analysis. It is a compact screen for balancing expansion and profitability, not a standardized accounting metric.
Is ARR comparable between software companies?
Not automatically. Annual recurring revenue is a management metric, not a standardized GAAP measure. One filing warns that ARR has no standardized meaning and may not be comparable with similarly titled measures from other companies. Another issuer defines ARR as annualized revenue from active, contractually binding, term-based contracts and explains that the measure can reduce the apparent effects of seasonality, contract terms and subscription mix.

Before comparing ARR or ARR growth, document:
- Which contracts qualify and whether usage-based, month-to-month or services revenue is excluded.
- Whether the figure is annualized from current-period billings, contract value or another basis.
- How cancellations, renewals, expansions, price changes, acquisitions and foreign exchange are treated.
- Whether the measurement date and fiscal calendar match the other company.
Use ARR to understand recurring-contract momentum, but reconcile it with reported revenue, deferred revenue, remaining performance obligations and cash collections where available. A higher ARR growth rate does not by itself establish better economics.

Why cash generation can change the verdict
Operating cash flow versus accounting profit
Operating cash flow reflects cash collected and paid through the business, including working-capital movements. It can exceed or trail net income because of billing timing, deferred revenue, receivables, payables and non-cash expenses. A company reporting an accounting loss may generate cash from upfront annual contracts; that cash benefit may reverse if bookings or renewals weaken.
Free-cash-flow definitions differ
A common definition is operating cash flow minus capital expenditures. SailPoint’s filing defines free cash flow as operating cash flow net of capital expenditures, including property and equipment and capitalized software-development costs. Other issuers may use different adjustments or omit capitalized development, so read the reconciliation before comparing free-cash-flow margins.
Check the quality of cash flow
- Compare operating cash flow and free cash flow with net income over several periods.
- Identify how much cash comes from changes in deferred revenue or receivables rather than recurring profitability.
- Include capitalized software development and other required investment where the issuer does.
- Check whether stock-based compensation is a major non-cash expense that affects the difference between earnings and cash.
Cash generation matters alongside accounting earnings because it funds product investment, debt repayment, acquisitions and shareholder returns. It does not eliminate the need to understand why the cash was generated.
A practical framework for comparing two software companies
Use the following sequence so that a growth-versus-profitability comparison is reproducible rather than impressionistic.
- Normalize the period. Use matching fiscal periods and note currency, acquisitions and seasonality.
- Measure revenue growth. Record total growth and, where disclosed, recurring, organic and constant-currency growth.
- Assess growth quality. Examine retention, expansion, contract duration, customer concentration and the share of one-time work disclosed by the issuer.
- Trace gross economics. Compare gross margin levels and trends, then identify infrastructure, support and delivery costs behind any change.
- Map operating expenses. Relate sales and marketing, research and development and general and administrative growth to revenue growth.
- Choose and disclose the Rule-of-40 formula. Use the stated growth and margin definitions rather than silently mixing ARR, revenue, EBITDA and cash flow.
- Review GAAP profitability. Inspect operating income, net income and the reconciliation of adjusted metrics.
- Review cash. Compare operating cash flow, capital expenditures and the issuer’s free-cash-flow calculation.
- Validate ARR or other operating metrics. Read the definition and measurement date before placing the metric in a table.
- Test valuation. Relate the market price to revenue or ARR multiples, expected margin expansion and discounted future cash flows.
| Question | Evidence to record | Interpretation |
|---|---|---|
| Is growth durable? | Recurring mix, renewals, expansion, contract terms and organic growth | Indicates how much of current growth may persist. |
| Is delivery efficient? | Gross margin and infrastructure or support costs | Shows the economics of each additional dollar of sales. |
| Is scale improving? | Operating-expense growth versus revenue growth | Reveals operating leverage or expense pressure. |
| What does the Rule of 40 mean here? | Formula, period, reconciliations and separate components | Prevents false comparisons between different definitions. |
| Does profit become cash? | Net income, operating cash flow, capital expenditures and FCF definition | Tests funding capacity and earnings quality. |
| Is the stock attractively priced? | Revenue or ARR multiple, forecast margins and DCF assumptions | Connects operating performance with expected returns. |
How valuation fits the growth-profitability trade-off
A high-growth company can justify a higher revenue multiple only if investors believe growth will remain durable and margins will expand enough to produce substantial future cash flow. A slower-growing company may deserve a lower multiple, but strong current margins and cash generation can still support value. The relevant question is not which company has the higher score; it is which set of future cash flows the current price assumes.
An SEC-filed investor presentation illustrates this practice by discussing revenue or ARR multiples together with long-term efficiency and profitability analysis and discounted-cash-flow analysis. That is an example of an analytical approach, not a universal investor rule. Recreate the assumptions: forecast growth, terminal or long-run margin, reinvestment, discount rate and forecast horizon. Small changes to those assumptions can outweigh a modest difference in the latest growth rate.

Common analytical mistakes
Treating the Rule of 40 as a pass-or-fail test
The “40” is a heuristic formulation, not a proven market-wide threshold for investment quality or future returns. A score can improve because growth accelerates, because spending is cut, or because the company changes the margin definition. Investigate the component that moved.

Adding revenue growth to EBITDA margin for one company and ARR growth to free-cash-flow margin for another produces numbers that look comparable but are not. Use one formula or label the results as different measures.
Replacing GAAP with adjusted results
Adjusted figures can clarify operating performance, yet exclusions may be recurring economic costs. Keep GAAP operating results, cash flow, net income and liquidity in the same analysis.
Assuming ARR equals revenue
ARR can annualize a contract value that has not yet been recognized as accounting revenue and may exclude or include categories that differ by issuer. Read the definition and reconcile it with reported sales.
Ignoring the cost of growth
Revenue growth without sales efficiency, gross-margin context and cash requirements says little about how much capital the company needs to sustain expansion. Review expense trends and infrastructure commitments before calling growth attractive.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minuteInterpreting different company profiles
Fast growth, deep losses
This profile can be rational when the addressable market is expanding and customer economics are improving, but the investment case depends on evidence that spending will produce durable revenue and eventual margin expansion. Check gross margin, retention, cash burn and the path to operating leverage.
Best Value
Moderate growth, strong margins
Such a company may generate substantial cash and fund its own product investment. The risk is that weak growth eventually reduces strategic relevance or makes a high valuation difficult to support. Examine renewal durability, competitive pressure and reinvestment needs.
High growth and high reported margins
Confirm that the margin is GAAP or understand every adjustment, and check whether working-capital movements or capitalized development inflate free cash flow. A seemingly ideal score still requires a valuation test.
Low growth and low profitability
This combination leaves fewer evident sources of value creation. Investors should demand a specific operational explanation, such as a temporary restructuring or an identifiable product transition, rather than relying on a generic promise of scale.
How to write a defensible conclusion
State the comparison in a way another reader can reproduce: name the period, growth measure, margin measure, ARR definition if used, and free-cash-flow calculation. Then explain whether the result came from accelerating sales, improving margins, unusual cash timing or a change in the expense base. Finish by connecting those operating facts to the valuation assumptions and the risks that could invalidate them.
The strongest conclusion is often conditional: one company may offer better growth quality, another better current cash generation, and the investment decision may depend on the price paid and the confidence in future margin expansion. That is more informative than declaring a universal winner from a single Rule-of-40 score.
Frequently Asked Questions
Does revenue growth matter if a software company is not profitable?
Yes, but only alongside gross-margin trends, customer and contract quality, operating-expense discipline, cash usage and a credible route to future profitability. Growth by itself does not establish attractive economics.
What should I disclose when presenting a Rule-of-40 score?
Identify the growth metric, profitability metric, reporting period and source, then show the two percentages separately. Explain any non-GAAP adjustments and avoid implying that the score is a standardized accounting measure.
Can I compare ARR growth across software companies?
Only after reading each issuer’s ARR definition, contract scope, annualization method and measurement date. ARR has no standardized meaning, so similarly titled figures may not be comparable.
Why can free cash flow differ from net income?
Working-capital timing, deferred revenue, non-cash expenses and capital expenditures create differences. Issuers also define free cash flow differently, including whether capitalized software development is deducted.
