A business can report a profit and still have too little cash to pay bills. Profit measures income and expenses recognized for a period; cash flow tracks cash and cash equivalents actually received or paid. Growth can widen the gap when money is tied up in unpaid invoices or inventory, while borrowing can increase cash without making operations profitable.
Why profit is not the bank balance
Under accrual accounting, revenue and expenses may be recognized in a different period from the related cash receipt or payment. The IFRS Foundation explains that the indirect method of reporting operating cash flow starts with profit or loss and adjusts for non-cash transactions, accruals and deferrals, and income or expenses linked to investing or financing cash flows. For example, a sale made on credit may count toward revenue before the customer pays. Depreciation can reduce reported profit without requiring a cash payment in that period. So profit answers whether recognized income exceeded recognized expenses; it does not show how much cash the business gained during the period.
How growth can absorb cash
More sales can require a business to fund work or stock before it collects from customers. If sales are on credit, receivables rise until customers pay. If the business builds inventory to meet demand, cash may be spent before those goods are sold. The timing of supplier payments also matters: a supplier bill may be recognized as an expense in one period and paid in another.

IAS 7’s indirect-method reconciliation adjusts for changes in inventories and operating receivables and payables. These movements are not automatically a warning sign. Their effect depends on the business’s payment terms, inventory turnover, supplier arrangements, and the period being examined. The useful question is what changed, and whether the resulting timing leaves enough cash available.

What the three cash-flow categories tell you
IAS 7 classifies cash flows as operating, investing, or financing. The categories help distinguish cash generated or used by ordinary business activity from investment decisions and funding. IAS 7 issued text (2022 edition)

How to investigate a profit-to-cash gap
- Compare profit with operating cash flow. Look at both over more than one period where possible. A single period can reflect collection or payment timing; a pattern gives more context about whether reported performance is turning into operating cash.
- Check receivables, inventory, and payables. Ask whether customer invoices are taking longer to collect, more cash is being committed to stock, or supplier payments are occurring on a different schedule. These changes can help explain why operating cash flow differs from profit.
- Separate non-cash adjustments. The indirect method adjusts for items such as depreciation and provisions, as well as accruals and deferrals. These help reconcile accounting profit with cash from operations; they are not themselves proof that cash is available.
- Review investing cash flows separately. Identify whether cash has gone toward long-term assets or investments, or come from disposals. This shows investment activity rather than the cash performance of ordinary operations.
- Review financing cash flows separately. Identify borrowing, repayments, and changes in owner funding. A financing inflow can relieve a cash shortage, but should not be mistaken for operating cash generation.
This is a practical way to read the statements, not a universal accounting ratio or a substitute for advice tailored to a business and its jurisdiction.

IAS 7 is an IFRS standard, and presentation requirements can differ by jurisdiction and entity type. The IFRS for SMEs module is educational material for that standard, not a universal small-business rulebook. The IFRS Foundation reports that IAS 7 was amended in April 2024 in connection with IFRS 18, including changes to the starting subtotal for the indirect method and requirements for classifying interest and dividend cash flows. Applicability and effective dates depend on the relevant framework and local adoption; the Foundation’s September 2025 update provides further context for the IFRS for SMEs standard.
