Private Placement vs. Rights Issue: How Equity Raising Works and What Shareholders Should Compare

Private placements and rights issues both raise equity by issuing securities, but they answer different questions about who gets the opportunity to invest. A private placement sells securities to selected or pre-arranged investors. A rights issue first offers new shares to existing shareholders, usually in proportion to their holdings. The distinction affects eligibility, dilution, pricing, disclosure, liquidity, deadlines and control.

Neither method is automatically better. To assess a real offer, use the issuer’s current offer document, capitalization table and the rules of the market where the securities are issued. Local law and listing requirements can change who may participate, how the price is calculated, whether rights can be transferred and what happens to unsubscribed shares.

The basic difference between a private placement and a rights issue

A private placement is directed at a limited group of investors chosen in advance or identified by the issuer. Nigeria’s Securities and Exchange Commission describes it as “a special kind of offer whereby the securities of a company are sold to specific or pre-arranged buyer(s).” In the United States, a private placement may rely on an exemption from Securities and Exchange Commission registration, such as Regulation D. An exemption from registration is not an approval of the investment by the SEC; the agency’s investor guidance makes that distinction clear in its 2022 Private Placements under Regulation D bulletin.

A rights issue begins with people who already own shares on the relevant record date. Each eligible holder receives an entitlement to buy a specified number of additional shares, often expressed as a ratio such as one new share for every two held. The holder may subscribe, decline, or sometimes transfer or renounce the entitlement if the offer rules permit it.

The practical difference is therefore the starting pool of investors:

Question Private placement Rights issue
Who receives the first offer? Selected or pre-arranged investors, as defined by the transaction and local rules. Existing shareholders who qualify under the record-date and eligibility rules.
How is allocation determined? The issuer allocates securities to the chosen placees, subject to approvals and limits. The initial entitlement is calculated from each eligible shareholder’s holdings and the announced ratio.
Can a non-shareholder participate? Potentially, if the person is among the selected investors and satisfies the applicable eligibility rules. Normally not at the initial stage; participation depends on holding shares by the record date or acquiring a transferable entitlement where allowed.
Can an existing shareholder participate? Only if selected or otherwise eligible under the placement terms; existing ownership alone does not create a universal right to join. Yes, if the shareholder meets the offer’s record-date and other conditions.
What determines dilution? The number and class of securities issued and the stake, voting rights and conversion terms given to the placees. A holder who subscribes in the required proportion can generally maintain the same percentage ownership; a holder who does not may be diluted.
Are the new securities freely tradable? Not necessarily. Private-placement securities may have legal or contractual resale restrictions. Tradability of the new shares and any rights entitlement depends on the market rules and offer document.

These are broad descriptions, not a substitute for the terms of a particular deal. A listed company may need shareholder approval, exchange approval, a regulator filing or a prospectus, and those requirements differ by jurisdiction and security type.

How each method changes ownership and control

Calculating dilution from the cap table

New shares increase the total number of shares outstanding. If a shareholder does not acquire a proportional amount, the shareholder’s percentage falls even though the number of shares owned stays the same. The basic calculation is:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

post-issue ownership percentage = shares held after the transaction ÷ total shares outstanding after the transaction × 100

For example, suppose a company has 1,000,000 shares outstanding and an investor owns 100,000, or 10%. If the company issues 250,000 new shares and the investor buys none, the investor still owns 100,000 shares, but the total becomes 1,250,000. The holding is then 8%, not 10%. The arithmetic illustrates the effect; a real transaction may involve multiple classes, warrants, convertibles, treasury shares or other adjustments.

Why a rights issue can preserve a shareholder’s percentage

In a rights issue, the entitlement ratio is designed to give qualifying holders a route to keep pace with the new issuance. Nigeria’s SEC uses a 1-for-2 example: a person with 100 shares receives the opportunity to acquire 50 more. If the company has the same ratio for every eligible holder and the shareholder subscribes for the full entitlement, the shareholder’s percentage can remain broadly unchanged after the issue.

That protection is an opportunity, not a guarantee. A shareholder can be diluted by declining to subscribe, missing the payment deadline, lacking the cash to participate, or being unable to exercise because of a residency, account or regulatory restriction. The exact outcome also depends on the treatment of fractional entitlements, oversubscriptions and shares not taken up by other holders.

Why a placement can affect control differently

A placement concentrates the new ownership in the selected investors. If those investors are existing directors, a strategic partner, a fund or another group with voting arrangements, the issue may alter control even when the percentage issued appears modest. The relevant facts are the pre-issue capitalization, the number of new securities, their class, voting rights, conversion features and the identities or categories of the placees.

Do not infer the control effect from the phrase “private placement” alone. A placement of non-voting securities has a different result from a placement of voting common shares. A placement to many unrelated investors has a different effect from one made to a single controlling shareholder. Calculate the post-issue ownership from the actual cap table.

Who may subscribe, and what happens to unclaimed shares?

Participation in a private placement

Existing shareholders do not automatically receive an invitation to a private placement. The issuer may select investors under criteria set by its governing documents, stock-exchange rules or securities law. Some markets limit the number or type of offerees; others require shareholder approval or impose restrictions on related-party participation.

Read the resolution approving the issue and the placement memorandum or equivalent disclosure. It should identify the security, maximum number, proposed price or pricing method, intended investor categories and any conditions. If the document says that the board may identify placees later, a shareholder may not be able to assess the final control impact until a subsequent notice is published.

Entitlements in a rights issue

A rights offer normally states a record date, an entitlement ratio and a subscription period. It may permit a shareholder to apply for more than the basic entitlement if other holders do not subscribe, but oversubscription is not universal and may be scaled back. The issuer may also place or otherwise allocate unsubscribed shares, subject to local rules.

Check all of the following in the offer document:

  • the record date and the account or register used to identify eligible holders;
  • the ratio, class and nominal value of the new shares;
  • the subscription price and accepted payment methods;
  • whether fractional entitlements are rounded, aggregated or sold;
  • whether an entitlement can be renounced or transferred;
  • how to request additional shares;
  • how unsubscribed shares will be handled; and
  • the date and method for refunds, allotment and listing.

An entitlement is not necessarily the same thing as a listed, freely tradable security. Some markets permit trading during a short rights period; some offers make rights non-transferable. Your broker or registrar may also impose an earlier internal deadline than the issuer’s published deadline.

How to compare the issue price with the market price

Start with the correct reference price

Compare the offer price with the relevant market price for the same class of security, not with a preferred share, depositary receipt or derivative. Use the date and price reference specified by the issuer: it might be the last closing price, a volume-weighted average over a period, or a theoretical ex-rights price. A headline discount to yesterday’s close can be misleading if the share price moved or if the stock trades infrequently.

For a rights issue, also consider the value of the entitlement. When a share trades ex-rights, the theoretical price can change because the company has issued shares at the subscription price. A simple theoretical ex-rights price calculation for a 1-for-2 offer is:

This is a valuation illustration, not a prediction. Actual trading prices can differ because of market movements, fees, taxes, investor demand and uncertainty about the company.

Ask how the placement price was set

Private-placement pricing may be based on a market reference, a negotiated valuation, a book-building process or a rule tied to recent trading prices. The disclosure should explain the method, the reference period and any discount or premium. Compare the price with the issuer’s current financial information and with the rights, voting and conversion features attached to the security.

Local rules can require additional support for a discounted placement. Taiwan’s Directions for Public Companies Conducting Private Placements of Securities, Article 4, amended on December 29, 2023, provide an example: for specified covered placements priced below 80% of the applicable reference or theoretical price, an independent expert’s opinion is required in the circumstances set out in that rule. The 80% trigger is not a universal private-placement standard; it applies only where the Taiwanese provision and its conditions apply.

Do not assume a rights issue is always cheaper

Nigeria’s SEC describes a rights issue as an offer at a price “usually lower than market value,” and its 1-for-2 example uses that structure. That educational description does not make a discount mandatory in every country or transaction. A rights issue can be priced at a small discount, a large discount or, depending on the market and terms, without the feature an investor expects. Use the current offer document rather than a general rule of thumb.

Disclosure: what information will you receive?

The quality and amount of information can differ materially. A rights issue for a listed company commonly comes with a formal offer document, financial statements, risk factors, use of proceeds and timetable, but the required contents depend on the jurisdiction and exemptions. A private placement may use a shorter memorandum or targeted materials, especially where an exemption from registration applies.

The SEC’s investor bulletin says US Regulation D private placements may not provide the comprehensive disclosure associated with registered offerings. An investor may have less information with which to assess the issuer, the price and the risks. The same bulletin warns that a filing or exemption does not mean the SEC has approved the investment. Those statements are US-specific investor guidance, not a description of every country’s private-placement regime.

Before subscribing, identify the latest audited and interim financial information, debt maturities, related-party transactions, intended use of proceeds, existing security classes and any event that could change the capitalization. If the issuer has supplied projections, check the assumptions and whether they are forecasts rather than historical results.

Liquidity and resale restrictions

Private-placement securities

Private-placement securities are often less liquid than exchange-traded shares. The SEC states that, unlike an investment purchased on a stock exchange, an investment in a private placement is “highly illiquid.” Securities may be restricted, require a holding period, need a qualifying resale exemption or have no established market at all. The practical result can be an indefinite wait for a buyer.

Read the legend, subscription agreement and transfer provisions. Look for lock-ups, board-consent requirements, rights of first refusal, limits on sales to certain investor classes and procedures for removing a restrictive legend. A quoted market price for the issuer’s listed shares does not prove that the privately placed securities can be sold at that price.

Rights and the resulting shares

A rights entitlement may be tradable for a limited period, transferable only to certain persons, or not transferable at all. The new shares received after exercise may be listed immediately, listed after allotment or subject to a separate restriction. Confirm the security identifier, trading window and settlement date with the exchange, registrar and broker.

Typical mechanics and timelines

Rights issue procedure

  1. Approval and announcement: the issuer obtains the approvals required by its articles, shareholders, regulator and exchange, then announces the proposed ratio, price and timetable.
  2. Record date: the register is used to determine who receives entitlements. Trading around this date can affect eligibility under local settlement rules.
  3. Entitlement crediting: the rights or application forms are credited or delivered through the applicable securities system.
  4. Subscription or trading: the holder either pays for the entitlement, applies for additional shares if permitted, transfers or renounces it where allowed, or takes no action.
  5. Closing and allotment: the issuer determines valid applications, scales back excess requests if necessary and addresses any shortfall under the offer terms.
  6. Refunds and listing: unused application money is returned where applicable, and the new shares or rights are admitted to trading according to the published schedule.

Deadlines are strict. For illustration only, the Indian regulatory text published by SEBI has stated a minimum subscription period of 15 days and a maximum of 30 days for a rights issue. That cited text is an Indian procedural example, and its current applicability must be verified against the present SEBI Issue of Capital and Disclosure Requirements regulations and the issuer’s offer document. Do not apply the 15-to-30-day range automatically in another market.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Private-placement procedure

  1. Define the security and investor group: the issuer specifies the class, quantity, proposed investors and use of proceeds.
  2. Obtain approvals: board, shareholder, regulator or exchange approvals may be required, particularly for a related-party or control-changing issue.
  3. Set the price and disclose the basis: the issuer documents the reference price, valuation method, discount and any independent opinion required by local rules.
  4. Deliver offering materials: selected investors receive the subscription agreement and risk disclosures applicable to the exemption or public-offer regime.
  5. Accept funds and issue securities: the issuer verifies eligibility, collects payment and records the allotment.
  6. Apply transfer restrictions: legends, lock-ups and resale procedures are attached to the securities where required.

There is no single international timetable for a private placement. The duration can depend on approvals, investor negotiations, regulatory filings, payment conditions and settlement arrangements.

A worked dilution example using a 1-for-2 rights offer

Assume a company has 1,000,000 shares outstanding and an investor owns 100,000, or 10%. A 1-for-2 rights issue creates 500,000 new shares. The investor’s basic entitlement is 50,000 shares, matching the Nigeria SEC’s 100-share-to-50-share illustration.

Investor action Shares held after issue Total shares after issue Ownership percentage
Subscribe for all 50,000 rights 150,000 1,500,000 10%
Subscribe for none 100,000 1,500,000 6.67%
Subscribe for 25,000 125,000 1,500,000 8.33%

The example excludes oversubscriptions, fractional entitlements, treasury shares and other capital changes. It shows why “Will I be diluted?” cannot be answered without the ratio and the shareholder’s actual holding. The answer is yes if the holder buys fewer shares than needed to keep pace with the issue, unless another transaction offsets the difference.

Questions shareholders should ask before deciding

Question Why it matters Where to verify it
What exactly is being issued? Voting, non-voting, convertible and preferred securities can produce different economic and control outcomes. Offer document, resolutions and capitalization table.
Who can subscribe? Eligibility determines whether an existing holder can participate or whether the issue is limited to selected investors. Eligibility section, record-date notice and placement terms.
What is the entitlement or allocation? The ratio or number of placed securities determines potential dilution. Term sheet, rights schedule and allotment announcement.
How was the price set? A discount may compensate for risk, restrictions or urgency; a premium may reflect special rights or strategic value. Pricing statement, valuation report and market-price reference.
What happens if I do nothing? An entitlement may expire, be sold, be allocated elsewhere or leave the holder diluted. Default and shortfall provisions.
Can I transfer or renounce the entitlement? Transferability can provide an alternative to paying cash, but it is not universal. Rights-trading rules, registrar instructions and broker notice.
When must payment arrive? Broker cut-offs may precede the issuer’s final deadline. Official timetable and intermediary confirmation.
When can I sell the new security? Listing, lock-up and resale restrictions determine liquidity. Listing notice, security legend and subscription agreement.
Who receives the new voting power? A placement can change control even when the cash raised looks modest. Post-issue cap table and placee disclosures.
How will the money be used? Debt repayment, working capital, an acquisition or a recurring cash shortfall carries different risks. Use-of-proceeds section and latest financial statements.

Common mistakes and how to avoid them

Assuming the label determines the risk

“Rights issue” does not mean low risk, and “private placement” does not by itself mean fraudulent or institutional. Examine the issuer, security and terms rather than relying on the label.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Treating a regulatory exemption as an endorsement

An exemption can remove a registration requirement without validating the company, valuation or investment case. Confirm what the regulator has actually reviewed and what it has not.

Ignoring class and conversion terms

Counting shares without reading voting, dividend, conversion and redemption provisions can produce the wrong dilution and control analysis.

Waiting until the published deadline

Broker, bank and registrar processing can take time. Obtain instructions early, especially when funds must arrive from another country or when an entitlement is held through a nominee.

Assuming every entitlement can be sold

Check the transfer and renunciation provisions before planning to recover value by selling the right. If transfer is prohibited, the practical choices may be to subscribe or allow the entitlement to lapse.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Comparing unlike prices

Use the same share class and account for the ex-rights adjustment, fees, taxes, lock-ups and any conversion value. A simple percentage discount is not a complete valuation comparison.

How jurisdiction changes the answer

These terms are used internationally, but the legal details are local. The issuer’s country, listing venue, investor’s residence, security class and transaction size can all change the result.

  • United States: Regulation D is one possible exemption framework for private placements. The SEC investor bulletin emphasizes reduced disclosure in some offerings and significant resale restrictions. It is investor education, not a promise that every US placement has the same terms.
  • Nigeria: The SEC’s 2023 investor-education material provides the private-placement definition and the 1-for-2 rights-issue example. It also describes a rights price as usually below market value, which should not be generalized to every jurisdiction.
  • India: SEBI’s published ICDR material illustrates a prescribed rights subscription period, but the cited 15-day minimum and 30-day maximum must be checked against the current regulation and the particular offer.
  • Taiwan: The 2023 private-placement directions illustrate how a local rule can require independent expert input for specified placements priced below 80% of a reference or theoretical price. The conditions in Article 4 determine whether that requirement applies.

For a real investment decision, read the issuer’s current filing and consult the rules of the relevant exchange, regulator, registrar and intermediary. A cross-border investor may also need advice on withholding tax, foreign ownership limits, currency settlement and local resale restrictions.

Bottom line for shareholders

A private placement is a targeted sale to selected investors; a rights issue gives eligible existing shareholders a proportional chance to buy new shares. The rights issue can let a shareholder preserve ownership percentage by subscribing, while a placement can concentrate new voting power in the chosen placees. Neither outcome can be measured from the label alone.
