Private Notes vs. Bank Loans: Costs, Flexibility, and Trade-Offs for U.S. Companies

Neither private notes nor bank loans are automatically cheaper or more flexible. The better fit depends on the company’s financing need and the actual offer: compare total cost, funding timing, repayment structure, collateral, covenants, and default terms. First, clarify the terminology: a company’s note sold to investors may be a securities offering, while “private credit” usually describes lending by non-bank lenders. They are not interchangeable.

What “private notes” means—and why it matters

Here, “private notes” means promissory notes a company issues to private investors. A company may also use the phrase loosely to mean private-credit borrowing from a non-bank lender. The distinction matters: a loan from a lender and a note offered to investors can follow different legal paths, even if both create debt.

The Federal Reserve’s 2025 staff note estimated the U.S. private-credit market at $1.34 trillion and the global market at nearly $2 trillion in 2024 Q2. Those are estimates of market size, not a measure of what an individual operating company can borrow or what it will pay. The note also reported bank committed lending to private-credit vehicles rising from around $8 billion in 2013 Q1 to around $95 billion in 2024 Q4; those commitments are to private-credit vehicles, not direct loans to operating companies.

How the financing structures differ

Structure Typical financing role described in FDIC-hosted research What the company should verify
Bank credit line Commonly used for revolving credit needs by companies that also borrow from private-debt lenders. Availability period, draw conditions, borrowing base (if any), commitment and unused-line fees, repayment terms, collateral, and covenants.
Private-credit term loan Commonly used for term financing by dual borrowers; it may sit junior to bank debt, depending on the transaction. Cash-pay versus payment-in-kind (PIK) interest, maturity, amortization, liens, intercreditor terms, prepayment provisions, and lender rights.
Company note sold to investors Not established as a standard substitute for a bank line or private-credit term loan; it is an issuance to investors whose terms depend on the offer. Whether the instrument is a security, the applicable registration exemption, investor eligibility and solicitation rules, state requirements, and the cost of offering compliance.

These are common patterns, not rules that dictate every deal. The FDIC-hosted study notes that it does not directly observe detailed loan contracts, so it cannot establish that one category always has a particular rate, speed, or covenant package.

Compare the full cost, not just the headline rate

No generic rate comparison can determine which route is cheaper for a specific company. Pricing depends on borrower risk and deal terms, while the available evidence does not establish a current, borrower-specific rate premium. Compare written proposals using both total dollars paid and when cash leaves the business.

Build an all-in cost comparison

  • Cash interest, including any variable-rate reference and spread.
  • Arrangement, commitment, unused-line, and other lender fees.
  • Original issue discount and legal, diligence, and documentation costs.
  • Required amortization and the amount due at maturity.
  • Prepayment charges or restrictions, including the cost of refinancing early.
  • Any PIK interest and how it compounds or otherwise affects the balance and repayment obligation.

Use the same borrowing amount and realistic repayment dates for each offer. Calculate what the company would pay if it repays on schedule and under plausible alternatives, such as refinancing early or drawing only part of a revolving facility. PIK interest can reduce current cash interest, but it defers rather than eliminates the borrowing cost; calculate the accrued amount and resulting repayment or conversion obligations from the actual term sheet.

Test flexibility against the company’s cash-flow pattern

Flexibility is not one feature. A revolving line may suit recurring working-capital needs because the company can draw as required, subject to its documents and availability conditions. A term loan provides a committed amount for a defined financing need, with repayment shaped by amortization and maturity. The FDIC-hosted study describes bank credit lines and private-debt term loans as common roles for dual borrowers; it does not establish that one form is always more flexible.

For each proposal, ask whether the company can draw later, defer cash interest, prepay, amend terms, or obtain consent for a major transaction—and what each option costs. Federal Reserve staff identify structured equity, high prepayment penalties, and lender oversight as possible private-credit features. These are examples, not universal attributes of private credit or bank lending.

Review collateral, covenants, and control rights

Compare the documents, not the labels. A lower rate can come with tighter restrictions, while a higher-priced proposal may provide terms the company values. Check:

  • Priority and collateral: Which assets secure the debt? Are there personal or corporate guarantees, existing liens, or intercreditor arrangements? Private debt is often junior to a borrower’s bank debt in the FDIC-hosted research, but the documents control each transaction’s priority.
  • Financial and operating covenants: Identify required financial tests, limits on additional debt or asset sales, reporting duties, and any consent rights.
  • Default triggers and remedies: Review payment defaults, covenant breaches, cross-defaults, cure periods, acceleration, and the lender’s rights against collateral.
  • Conditions to funding: List the approvals, documentation, and other conditions that must be satisfied before proceeds are available.

Do not assume that a bank is necessarily more restrictive or that a private lender grants more latitude. Covenants, oversight, and remedies depend on the contract and borrower.

Account for execution time and certainty

Private debt may offer faster execution or features such as PIK flexibility, according to the FDIC-hosted research, but those possibilities do not guarantee a faster close for a particular borrower. Compare each lender’s actual timetable, diligence requirements, approval status, and conditions precedent. A stated target date is useful only if the company can meet the conditions attached to it.

Investor notes can trigger securities-law requirements

A company should not assume that calling an instrument a “note” or selling it privately removes securities-law obligations. SEC issuer guidance says that every offer and sale of a security must be registered under the Securities Act or rely on an available exemption, including offers by private companies. Whether a particular note is a security and which exemption may apply depend on the instrument and the facts.

For example, the SEC’s summary of Rule 506(b) says the exemption bars general solicitation and permits no more than 35 non-accredited investors within any 90-calendar-day period, subject to the applicable conditions. The SEC says issuers relying on Rule 504, Rule 506(b), or Rule 506(c) must file Form D within 15 days after the first sale; the SEC defines that date as when the first investor becomes irrevocably contractually committed. State requirements may apply as well. Companies considering an investor offering should have qualified counsel assess the instrument, exemption, and state-law process, and confirm current rules with the SEC and relevant authorities.

Smaller companies can investigate SBA-backed lending

For a smaller company, an SBA-participating lender may offer another financing route to evaluate. The SBA identifies 7(a), CDC/504, and Microloan programs, with participating lenders that include banks, savings and loans, credit unions, and specialized lenders. The programs differ in purpose and eligibility; their availability does not mean a particular company qualifies or that an SBA-backed loan will fit its needs. Check current program criteria and compare the participating lender’s terms with other proposals.

A practical decision process

  1. Define the need: Specify the amount, purpose, and date funds are needed. Separate recurring working capital from a one-time acquisition, growth investment, or refinancing.
  2. Request comparable written proposals: Seek structures that fit the same need and amount, and identify whether each is a revolving facility, term loan, or investor note.
  3. Model cash flows and all-in cost: Include fees, scheduled payments, maturity, prepayment, and any accrued PIK amounts under realistic repayment scenarios.
  4. Compare control and downside terms: Map collateral, priority, guarantees, covenants, funding conditions, default remedies, and lender consent rights.
  5. Confirm the legal route: If investors will buy company notes, determine securities classification and applicable federal and state requirements before soliciting or accepting commitments.
  6. Choose against the company’s actual priorities: Weigh total cost against usable funding, timing, cash-flow fit, and the value of any flexibility in the written terms.
