Private Credit vs. Bonds: Returns, Risks, and Liquidity Compared

Private credit can produce higher historical gross returns than some public-credit benchmarks, but that premium compensates investors for illiquidity, opacity, borrower risk and often higher fees. A publicly traded bond usually offers clearer market pricing and an easier exit, yet its price can fall sharply and trading can seize up in a crisis. The right choice depends on which private-credit strategy, which bond segment, the fund terms and when you may need your cash.

For most readers, the practical test is simple: do not trade away dependable access to money for a yield headline you cannot realize after fees, defaults, valuation adjustments and redemption limits.

What private credit and bonds actually are

Private credit usually means negotiated, non-public loans

In its common direct-lending form, private credit is debt supplied by nonbank lenders—such as private-credit funds or business development companies—to privately held, often middle-market companies. The loan is negotiated bilaterally or by a small lending group rather than issued into a broad public market. Direct-lending loans are commonly senior secured, but private-credit funds can also buy junior, mezzanine, distressed or structured positions that sit lower in a company’s capital structure.

Almost all private-credit loans are floating-rate instruments. Contracts may include maintenance or incurrence covenants, prepayment penalties, equity-linked features, or rights for the lender to monitor and influence the borrower. Those terms differ by deal; a fund’s strategy and loan documents matter more than the label “private credit.”

Because there is usually no active secondary market, lenders often hold loans until maturity or refinancing. Federal Reserve Board staff summarized the basic issue this way in February 2024: “Private credit loans are illiquid due to the lack of a secondary market.”

“Bonds” covers several very different investments

A publicly traded bond is a debt security that can be quoted and traded in a market. Government bonds, investment-grade corporate bonds, high-yield bonds, municipal bonds and floating-rate notes carry different default, interest-rate and liquidity risks. A comparison with a short-term government bond is not the same as a comparison with a high-yield bond or a syndicated leveraged loan.

The Federal Reserve’s August 11, 2026 comparison is specifically between private credit and leveraged loans. It says, “The LL market is more standardized and more liquid than private credit, with loan terms often shaped by investor demand in syndicated markets.” That observation should not be silently extended to every bond market.

How does private credit compare to bonds?

Feature Private credit (common direct lending) Public bonds or traded credit
Borrowers and access Often private, middle-market companies; terms are negotiated with a lender or small group. Issuers and terms are disclosed through public-market processes; the universe ranges from governments to speculative-grade companies.
Coupon and rate exposure Usually floating rate. Higher reference rates can raise lender income while increasing the borrower’s interest bill. Fixed-rate bonds lose market value when comparable yields rise; floating-rate securities have different sensitivity. Duration and coupon type must be matched before comparing.
Return evidence Federal Reserve authors reported historical gross premiums in some direct-lending comparisons. Fees, leverage, credit losses and illiquidity can absorb that premium. Market prices make mark-to-market gains and losses visible. Results depend on the chosen credit quality, maturity, duration and benchmark.
Credit risk Default, recovery, collateral, leverage, concentration, covenants and manager underwriting. Strategies can be senior or junior. Issuer default and recovery, seniority, covenants and spread movements vary by issue and segment.
Valuation Often quarterly manager or third-party model marks with limited price discovery. Usually observable market quotations for traded issues, although quote quality and trading depth vary.
Loan or security liquidity Private loans are difficult to sell quickly; many are held to maturity or refinancing. Typically more tradable, but liquidity and bid prices can deteriorate during market stress.
Fund-level access Closed-end funds may lock capital for years. Evergreen or semi-liquid funds may offer periodic redemptions subject to notice periods, gates or caps. An exchange-traded security can generally be sold during market hours; a bond fund’s redemption promise still depends on its portfolio and its rules.
Implementation costs Management and incentive fees, fund leverage, minimums, eligibility tests and possible capital calls affect net results. No universal fee level is established. Expense ratios, bid-ask spreads, trading costs, leverage and tax treatment vary by fund or account. No universal fee advantage is established.

Does private credit offer higher returns?

What the historical comparisons show

Federal Reserve authors reported that, over the decade preceding their February 2024 characteristics note, direct lending produced returns 2–4 percentage points above syndicated leveraged-loan measures. This is a historical gross comparison, not a forecast, a guaranteed spread or a net return available to every investor.

A separate 2024 Federal Reserve monetary-policy note used the quarterly change in the Cliffwater Direct Lending Index as a proxy for U.S. middle-market loans held by public business development companies. In a sample covering almost 19 years, including the 2008 financial crisis, average direct-lending performance during tightening periods was over 2.2 percent per quarter. The series was unlevered and gross of fees. The note showed outperformance versus leveraged loans and an aggregate bond index in the displayed comparisons; it showed outperformance versus high-yield bonds in tightening periods and similar performance during easing periods.

Those figures cannot be converted into an annual yield or an individual fund’s return. Private loans do not trade continuously, managers control when reported gains are realized, and the index proxy is not the same as a diversified investor portfolio.

Why a gross premium may disappear in your account

Gross return is what the underlying loans earn before expenses and losses. Net return is what remains after management fees, incentive allocations, fund borrowing, operating costs, defaults, restructurings and any performance-related fees. Compare gross with gross and net with net; mixing the two can create a false advantage.

The Federal Reserve says the extra compensation in private credit may reflect illiquidity, opacity, higher management fees and riskier borrowers. It also cites research finding that average private-debt funds had statistically insignificant abnormal returns after fees and the underlying loan-portfolio risk were taken into account. The defensible conclusion is therefore narrower than “private credit always wins”: some historical direct-lending samples earned higher gross returns, while these figures establish no general net-of-fee outperformance.

How floating rates affect lenders and borrowers

Rising rates can increase current income

A floating-rate private loan normally resets its coupon against a reference rate plus a contractual spread. When reference rates rise, the lender’s stated interest income can rise quickly, subject to floors, caps and payment performance. A fixed-rate bond does not reset; its market price generally falls when newly issued bonds offer higher yields, although a holder who keeps it to maturity receives the contracted principal if the issuer pays.

The same rate increase can weaken credit quality

Higher coupons are not free money. They raise the borrower’s debt-service burden and can increase defaults, restructurings or requests for covenant relief. In the Federal Reserve’s February 2024 analysis, mean interest coverage for private-credit borrowers was around 2.0 times and had declined in recent quarters. The note cited approximately 2.7 times for leveraged-loan borrowers as of 2023, using LCD data. These are period-specific measures, not current market readings or forecasts.

Do not conclude that private credit automatically wins when rates rise. The lender may receive more interest while the borrower becomes less able to pay, and the eventual recovery can outweigh several years of extra coupon. Conversely, a fixed-rate bond can deliver valuable price gains when yields fall. Rate exposure, borrower solvency and market-price exposure are separate questions.

Credit risk: what can cause a permanent loss?

Borrower quality and leverage

Private-credit underwriting often involves smaller, more leveraged companies with less public information than large bond issuers. Analyze recurring cash flow, leverage, interest coverage, customer concentration and the maturity schedule rather than relying on a target yield.

Seniority, collateral and recovery

Direct lending is often senior secured, which can place the lender ahead of unsecured creditors in a restructuring. Security is not a guarantee: collateral values can fall, liens can be contested, and a highly leveraged capital structure may leave little value for any creditor. Other private-credit strategies intentionally invest in junior or subordinated claims and should not be compared with senior secured loans as if they had the same loss profile.

Covenants and lender control

Maintenance covenants can give a lender earlier warning and negotiating leverage when performance deteriorates. Covenant-light structures may provide less protection. Some private contracts include prepayment penalties, equity features or management rights; inspect the actual documents instead of assuming every fund has them.

Why private-credit returns can look smoother than bond returns

Private loans are commonly marked quarterly using manager or third-party models because there is no continuous market price. The Federal Reserve has noted that valuations are often not based on prices readily available in active markets. The International Monetary Fund has likewise discussed opacity, infrequent valuations and the difficulty of assessing risk.

A smooth net-asset-value series can therefore reflect less frequent marks rather than lower economic risk. A borrower can lose value between valuation dates even when the reported price barely moves. Public bonds show daily gains and losses, including panic pricing that may later reverse; the difference in volatility statistics is partly a difference in measurement frequency.

Can I get my money out of a private credit fund?

Asset-level liquidity and fund-level liquidity are different

A private loan may take weeks or months to sell, or may have no willing buyer at a reasonable price. A closed-end fund generally aligns investor commitments with that long asset life and may prohibit withdrawals until a scheduled wind-down. An evergreen or semi-liquid vehicle can offer quarterly or monthly dealing, but only under its offering documents: notice periods, minimum holding periods, gates, queues and redemption caps can all apply.

The ability to submit a redemption request is not the same as receiving cash immediately. A fund may suspend or limit withdrawals to avoid selling illiquid loans at distressed prices, and an investor may receive cash in installments.

What happened in 2026

The Federal Reserve’s May 2026 Financial Stability Report said redemption requests at a number of private-credit funds were much larger than 5 percent of net asset value in the first quarter of 2026. Most managers chose to cap redemptions at 5 percent of NAV. That was an event-specific response, not a universal contractual limit, but it demonstrates why the exact fund documents matter.

The same report warned that some open-end bond and loan mutual funds remained exposed to liquidity-transformation risk: they promise frequent redemptions while holding assets that can become difficult to sell. A public-market wrapper therefore does not guarantee instant access at a fair price.

Public bonds are more tradable, not perfectly liquid

An individual bond listed in an active market normally provides observable bids and offers and a clearer exit route than a private loan. Trading depth depends on the issuer, issue size, dealer inventories and market conditions. During a crisis, bids can disappear or widen sharply, so a sale may be possible only at a substantial discount. Bond-fund shares can be redeemed according to the fund’s daily or periodic schedule, but the fund may have to sell into that stressed market.

Who owns private credit and why that matters

Private credit is not solely a retail product. The Federal Reserve’s May 2023 Financial Stability Report, using Form PF data, estimated that public and private pension funds held 31 percent—about $307 billion—of aggregate private-credit fund assets in the fourth quarter of 2021. That dated institutional-ownership figure shows the scale of the market, not that private credit is suitable for every saver or that institutions can exit more easily.

How to compare a specific private-credit fund with a bond investment

  1. Identify the exact assets. Confirm whether the private vehicle makes senior direct loans, buys junior debt, finances real estate, invests in distressed claims or uses another strategy. For the bond side, specify government, investment-grade corporate, high-yield, municipal or leveraged-loan exposure.
  2. Match rate exposure. Record each portfolio’s floating-rate share, fixed-rate share, reference-rate floors and effective duration. A floating-rate loan and a long-maturity fixed bond respond differently to the same rate move.
  3. Compare borrower risk. Review leverage, interest coverage, industry and borrower concentration, covenant package, seniority, collateral and historical loss assumptions.
  4. Convert gross figures to net outcomes. Subtract every management, incentive, administration, financing and transaction cost. Include expected defaults, recovery timing and taxes relevant to your account.
  5. Audit valuation practice. Ask who marks the portfolio, how often, what data are used, whether marks are independently reviewed and how stale prices are handled.
  6. Read the exit provisions. Note the fund’s term, notice period, dealing dates, gates, caps, suspension rights, in-kind distribution language and any secondary-transfer restrictions.
  7. Stress the cash need. Model a recession, a period of high rates and a redemption queue. If you may need the money within the fund’s lockup or a few months, the promised yield does not solve the liquidity problem.

Which investor profile fits each option?

If you need dependable near-term access to cash

Prioritize instruments with transparent pricing and a well-understood sale or redemption process. Even then, choose the bond segment and maturity carefully; a thinly traded high-yield issue can be hard to sell in a crisis. Illiquid private loans and capped-redemption vehicles require money you can leave invested through a delayed or gated exit.

If you can hold through maturity and understand underwriting

Private credit may provide access to negotiated structures and floating-rate income that are difficult to obtain through a plain public-bond fund. The trade-off is accepting model-based valuations, limited secondary liquidity, fund-level leverage and the possibility that a higher coupon accompanies higher borrower losses.

If your priority is rate diversification

Compare duration and reset features rather than asset-class names. A short-duration public bond, a long-duration investment-grade bond and a floating-rate direct loan can have very different outcomes when inflation, policy rates or recession expectations change.

Common mistakes to avoid

  • Calling every private-credit strategy direct lending. Junior, distressed and specialty-finance funds can have materially different risk and recovery profiles.
  • Calling every bond safe or liquid. Credit quality, maturity, issue size and market stress determine the actual risk.
  • Comparing a net fund return with a gross index. Align the fee basis, leverage and measurement period.
  • Annualizing one quarterly statistic. The Federal Reserve’s over-2.2-percent figure was an average quarterly, unlevered, gross-of-fees historical comparison, not an annual yield.
  • Reading smooth marks as stable value. Infrequent valuation can defer recognition of losses.
  • Confusing a redemption window with guaranteed cash. Gates, caps and suspensions can delay payment even when a fund is labeled open-end or evergreen.
  • Ignoring borrower interest coverage. Floating-rate income can rise at the same time that debt-service capacity deteriorates.

Bottom line for the liquidity trade-off

Private credit is worth considering only when its potential income and negotiated exposure compensate you for limited price transparency, borrower and recovery risk, fees and a commitment to hold through an uncertain exit. Public bonds generally offer better observable pricing and easier trading, but they expose you to daily market volatility and can become expensive to sell during stress. Decide first how much liquidity you need, then compare like-for-like credit quality, rate exposure, fees and fund terms. A higher quoted yield, by itself, does not establish a higher investor return.
