Keeping bitcoin within a trading platform’s custody structure can reduce transfer friction and make execution easier, but it concentrates operational, counterparty and platform risk. Using an independent custodian separates safekeeping from execution and can limit the balance left at a venue, but it adds settlement coordination and a second critical counterparty.
The right choice depends on the fund’s legal status, adviser relationship, trading frequency, settlement design, key-control system and recovery plan. As of October 13, 2026, the SEC’s new crypto-custody package is still a proposal, so its possible self-custody, state-trust-company and trading-platform pathways are not operative law.

What the two custody models actually mean
On-exchange custody
On-exchange custody means bitcoin, or a contractual claim to bitcoin, remains within the trading platform’s account and custody structure while the fund trades there. The platform may use an affiliated custody entity, a pooled wallet, segregated addresses or another arrangement. The label alone does not establish who legally owns the assets, who controls the private keys, how balances are recorded, or what happens if an affiliate fails.
The CFTC Technology Advisory Committee’s summary of crypto-asset custody issues distinguishes exchange-based custodial wallets from custodians that are not exchange based. That distinction is functional, not a finding that every exchange account has the same legal form.

Third-party custody
Third-party custody places the safeguarding function with a custodian other than the exchange or its trading-platform operation. The fund executes on a separate venue and moves bitcoin, cash or settlement instructions between the custodian and that venue under an agreed process.
Separation can reduce the amount of bitcoin continuously exposed to a trading platform. It does not remove risk: the custodian can have its own legal, operational, key-management, cyber, insolvency and recovery weaknesses, while the fund still depends on the exchange for execution and often for part of the settlement chain.
Why marketing labels are insufficient
“Cold storage,” “qualified custodian,” “segregated” and “insured” describe different attributes. None should be treated as interchangeable or as proof that a loss will be reimbursed. A fund must inspect the governing agreement, account records, control rights, wallet architecture, withdrawal process and applicable legal status for the exact account it will use.
The decision in one sentence
Choose the structure that best controls the fund’s largest exposure in its actual workflow: an integrated venue may be sensible when rapid settlement is essential and controls are demonstrably strong; independent custody may be preferable when limiting platform balances and separating duties matter more than transfer speed. That is a risk-allocation decision, not a simple “exchange versus safety” ranking.
Comparison framework for an investment committee
| Decision axis | On-exchange custody | Third-party custody | Evidence-led question |
|---|---|---|---|
| Separation of custody and execution | Venue and custody may be combined or closely integrated; the exact structure varies by account. | Custodian and trading venue can be separate legal and operational functions. | Which entity controls keys, records the balance and owes performance to the fund? |
| Trading and settlement workflow | May reduce transfers and settlement coordination, depending on the account structure. | May require transfer instructions, settlement interfaces or a separate settlement arrangement. | How much bitcoin must be available at the venue, for how long and under whose control? |
| Counterparty concentration | Exposure may include the platform and affiliated entities. | Adds a custodian counterparty while retaining venue and settlement dependencies. | What happens if the platform, custodian or an affiliate becomes unavailable or insolvent? |
| Safeguards and evidence | Assess platform controls and relevant independent reports. | Assess custodian controls, legal status, account structure and reporting. | Which records, control reports, audits and withdrawal tests can the fund inspect? |
| Key access and recovery | Determine who can authorize transfers and how access is restored. | The same diligence is required; outsourcing custody does not remove key or access dependencies. | Who can initiate, approve, block or recover a transfer, and what is the incident procedure? |
| Fund-specific legal fit | Requires analysis of the venue, account, adviser and fund structure. | Requires analysis of the custodian’s status and the fund and adviser rules. | Which rules apply to this fund, and which documents support that conclusion? |
How each model works in a real trading workflow
Mapping an on-exchange arrangement
- Identify every legal entity. Record the fund, investment adviser, exchange, custody affiliate, settlement entity and any prime or financing entity. Do not assume a brand name identifies the contracting party.
- Read the account and custody documents together. Confirm whether the fund owns specific bitcoin, a pooled interest or a contractual claim; identify withdrawal rights, suspension clauses, set-off language, governing law and the treatment of affiliates.
- Map control of transfers. Document who can initiate a withdrawal, who approves it, what limits apply, how addresses are whitelisted and how emergency access is restored. Obtain the same information for any affiliated custodian.
- Set a venue-balance policy. Define the maximum bitcoin amount and maximum time that may remain available for trading. The policy should distinguish inventory needed for an open strategy from assets held only for convenience.
- Test the complete path. Reconcile the platform statement to the fund’s books, perform a controlled deposit and withdrawal, record elapsed time and approvals, and verify that an incident can be escalated outside the normal trading team.
The purpose is not to eliminate movement. It is to make the amount, duration and authority of venue exposure explicit enough for the investment committee and risk function to monitor.

Mapping a third-party arrangement
- Establish the custodian’s legal capacity. Determine the entity that contracts with the fund, the jurisdiction and license or charter it relies on, and whether the proposed account fits the fund’s adviser and regulatory obligations.
- Define the settlement model. Specify whether the fund transfers bitcoin to the venue before a trade, settles through a delivery-versus-payment process, uses a limited hot balance or relies on another documented interface. Identify cut-off times, confirmations and manual fallbacks.
- Specify account and wallet records. Require statements that identify the fund’s interest, address or sub-account structure, liabilities against the assets and the reconciliation frequency. Ask how records are maintained if a venue or custodian is offline.
- Assign dual-control responsibilities. Separate trade instructions from custody approvals where practical. Document who may request a transfer, who validates the destination, who signs, and who can freeze or recover access after a suspected compromise.
- Run a settlement and recovery exercise. Simulate a delayed transfer, an incorrect address request, a venue outage and a custodian outage. Measure which assets remain usable and how the fund communicates with investors, administrators and counterparties.
The additional coordination is an operating cost, but it can make the fund’s exposure to any one platform visible and bounded.
Risk areas that should drive the choice
Counterparty and insolvency risk
With on-exchange custody, the platform and any custody affiliate may be economically connected even when their names differ. A failure, freeze or legal dispute at one entity can affect access to the other. With third-party custody, the fund adds a custodian exposure but may avoid leaving its entire inventory with the execution venue.

Key control, authorization and recovery
Private-key arrangements are a control system, not merely a storage location. The fund should know where signing authority resides, how many approvals are required, whether any party can act alone, how address changes are verified and how keys or credentials are recovered after staff loss, device failure or a security incident.
An outsourced custodian still depends on those processes. The fund should obtain evidence of access controls and incident procedures, test a withdrawal under supervision and retain an independent record of approvals. A platform account requires the same discipline even if transfers appear instantaneous.

Settlement and liquidity risk
Keeping assets near the execution venue can reduce transfer delays, blockchain confirmation uncertainty and coordination between trading and custody teams. The trade-off is that more inventory may sit within the platform’s control. A separate custodian can reduce that standing balance, but transfer windows, network congestion, address checks, cut-off times and failed instructions can affect the strategy.

A strategy that must rebalance within minutes has different settlement needs from one that trades infrequently. Set thresholds for the amount that may be pre-positioned, the time an instruction may remain pending and the point at which trading must pause.
Platform, market and technology risk
The CFTC’s customer advisory on virtual-currency trading warns that many virtual-currency cash markets may lack government supervision or critical system safeguards. It identifies volatility, manipulation, hacking, phishing and conflicts that can arise when a platform trades from its own account.
Those warnings matter to both custody models because a third-party custodian does not replace the execution venue. For an exchange account, evaluate outage history supplied by the platform, withdrawal controls, market-surveillance arrangements, cyber response and conflicts. For a separated model, evaluate those venue controls and the custodian’s controls independently rather than treating one as evidence about the other.
Records, reconciliation and reporting
The fund’s administrator, auditor, directors and investors need a reliable account of assets and obligations. Reconcile platform and custodian statements to internal ledgers at a frequency appropriate to the strategy. Investigate unexplained balance changes, stale price data, unmatched transfers and differences between on-chain movements and contractual records.

The SEC custody package is proposed, not final
The October 6, 2026 Federal Register publication, “Adviser and Regulated Fund Custody Rules; Crypto Custody Rules,” is an SEC proposal concerning custody rules for advisers and regulated funds. It describes conditional pathways for adviser self-custody and state trust companies as permitted custodians. It also asks for comment on whether advisers should be allowed to place client or fund crypto assets on trading platforms for trading, potentially subject to conditions such as duration limits and reviews of policies and control reports.
Those passages describe proposed text and questions for commenters. They do not authorize a self-custody pathway, approve a state-trust-company arrangement or establish a final permission to leave assets on a trading platform. The SEC’s Crypto@SEC page likewise characterizes the October 1, 2026 package as proposed. Recheck the rule’s status, effective date and scope before relying on it in offering documents or compliance policies.
Why the fund’s status matters
Rules aimed at registered investment advisers, registered investment companies or other regulated entities do not automatically apply in the same way to every private fund or digital-asset account. Establish the fund’s jurisdiction, registration status, adviser relationship, governing documents and the assets actually held. Obtain fund-specific legal advice on custody, valuation, disclosures and records rather than importing a conclusion from another vehicle.
Historical qualified-custodian commentary
In a February 21, 2023 statement, then-SEC Chair Gary Gensler said: “Not on any crypto trading platform, based on how they currently operate, but with a qualified custodian.” The statement appears in the SEC’s Office Hours discussion of qualified custodians. It is historical commentary about the proposal being discussed at that time, not the current rule and not the October 2026 proposal’s final outcome.

Spot bitcoin is not bitcoin-futures exposure
A fund holding spot bitcoin has direct custody and transfer questions. A fund holding bitcoin futures has a derivatives position instead. The joint SEC/CFTC investor bulletin on funds trading in bitcoin futures explains that a futures fund may not have direct exposure to bitcoin and that futures prices, expirations and contract rolls can affect results.
The bulletin also notes that funds regulated under the Investment Company Act must meet legal requirements related to valuation and custody of fund assets. It represents staff views and has no legal force or effect. A manager should therefore identify whether the proposed product holds spot bitcoin, futures, a fund interest or another instrument before applying a custody analysis.
Due-diligence checklist before selecting a structure
Fund and legal analysis
- Confirm the fund’s domicile, registration and adviser status, and identify every rule that actually governs the account.
- Obtain counsel’s analysis of the custody arrangement, permitted counterparties, valuation obligations, investor disclosures and recordkeeping requirements.
- Review the contracting entity, governing law, amendment rights, termination rights, suspension provisions, set-off language and insolvency treatment.
- Determine whether the fund owns bitcoin, a beneficial interest in a wallet or an unsecured or secured contractual claim.
Ownership, segregation and records
- Ask how the provider identifies the fund’s assets and liabilities in its books and on any relevant addresses or sub-accounts.
- Establish the reconciliation schedule, statement format, administrator access and process for correcting discrepancies.
- Review independent control reports, audits, penetration-test summaries or other evidence the provider is permitted to share, including scope and exceptions.
- Document how records remain available during an outage, legal hold, account freeze or provider transition.
Key and access controls
- Identify each party that can initiate, approve, sign, block or recover a transfer.
- Require separation of duties for address creation, address verification, trade instruction and final release where the workflow allows.
- Set approval thresholds, out-of-band verification and emergency-freeze procedures for large or unusual transfers.
- Test recovery for lost credentials, unavailable personnel, compromised keys and provider failure; record the time and evidence required to resume control.
Trading and settlement exposure
- Measure the average and maximum bitcoin balance that must be at a venue for the strategy to operate.
- Set a maximum dwell time for assets held on the platform outside an active settlement need.
- Document blockchain confirmation assumptions, cut-off times, address whitelisting, failed-transfer handling and manual fallbacks.
- Define when an outage or delayed withdrawal requires trading to stop, positions to be reduced or investors to be notified.
Incident, insolvency and recovery planning
- Obtain named escalation contacts and test them outside normal business hours.
- Write separate playbooks for a platform freeze, custodian outage, cyber incident, erroneous transfer, insolvency filing and loss of signing authority.
- Identify substitute execution and custody arrangements, the data needed to migrate and the approvals required to activate them.
- Coordinate the playbook with the fund administrator, auditor, directors, legal counsel and investor-relations team.
When each arrangement can fit
Conditions that may support an integrated venue arrangement
An on-exchange structure may fit a strategy that needs continuous access to liquidity, has a small and tightly bounded venue balance, and can verify the platform’s legal entities, controls, withdrawal process and recovery commitments. The investment committee should approve explicit limits rather than treating operational convenience as an unlimited custody mandate.
Recommended Free Tools
Conditions that may support independent custody
Third-party custody may fit a strategy that holds substantial inventory between trades, values segregation of safekeeping from execution, or can schedule settlement without impairing its mandate. The committee must budget for transfer coordination, additional reconciliations, interface failures and the custodian’s own counterparty risk.
Reasons neither model may be ready
Pause the selection if the fund cannot identify the legal owner of the assets, obtain usable balance records, test a withdrawal, explain key recovery, or determine which rules apply. A familiar venue or a prominent custodian cannot compensate for missing documentation and untested controls.
Governance after onboarding
Custody diligence is not a one-time vendor questionnaire. At each review cycle, compare actual venue balances and dwell times with policy limits, verify reconciliations, inspect new control reports, track unresolved exceptions and retest withdrawals after material system or ownership changes.
Require prompt notification of changes to legal entities, wallet architecture, subcontractors, withdrawal rules, settlement windows, incident contacts and insolvency terms. Keep a decision log showing why the fund selected the structure, which risks were accepted, who approved exceptions and when the next review is due.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsThe board or investment committee should receive metrics that connect custody to the strategy: maximum platform exposure, pending-transfer age, failed or reversed withdrawals, unreconciled balance differences, recovery-test results and open control exceptions. These measures reveal whether the operating reality still matches the approved design.
Quick Recap
Common mistakes to avoid
- Assuming “third-party” means independent in every respect. An exchange, custodian and affiliate may share ownership, technology or settlement dependencies. Trace the actual entities and contracts.
- Treating a qualified-custodian label as a complete answer. The fund still has to establish that the specific entity, account and asset fit the applicable rule.
- Leaving venue balances undefined. Without amount and time limits, convenience can become permanent concentration.
- Relying on a control report without reading its scope. Check the period, systems covered, exceptions and remediation rather than citing the report as a guarantee.
- Confusing spot and futures exposure. Futures introduce expiration, roll and basis effects and may not involve direct bitcoin custody.
- Ignoring recovery until an incident occurs. A transfer that works during normal operations is not proof that access can be restored after a compromise or outage.
- Applying a proposed rule as if it were effective. The October 2026 SEC package remains subject to the rulemaking process and must be checked for later amendments, adoption and effective dates.
