Mortgage servicing rights (MSRs) are assets created when the right to administer a mortgage and collect servicing income is separated from ownership of the loan. A bank can sell or securitize a mortgage, transfer its credit exposure, and still keep the servicing contract. It then records an MSR representing the expected value of future net servicing cash flows.

MSRs can provide recurring income, but their value is sensitive to refinancing, prepayments, defaults, servicing costs, interest rates, valuation assumptions and hedge performance. The result is an asset that can support earnings in one market and create substantial earnings or capital pressure in another.

What a mortgage servicing right is—and what it is not

Mortgage servicing covers the operational work required after a mortgage is originated. Typical duties include collecting and processing principal and interest payments, maintaining loan records, administering escrow accounts where applicable, sending borrower communications, remitting funds to investors and handling delinquency, loss-mitigation and foreclosure procedures.

The servicer receives a contractual servicing fee and may earn other supportable servicing income while paying the costs of performing those duties. When the servicing contract is separated from the mortgage itself, the right to perform the work and receive that income can be recognized as a servicing asset. In some transactions, the economics instead produce a servicing liability.

An MSR is therefore not the mortgage. It does not by itself make the MSR holder the owner of the loan, the holder of the promissory note or the party bearing all of the loan’s credit risk. A lender that sells a mortgage or places it into a securitization can retain servicing and own an MSR even after another investor owns the loan or security. A mortgage held in a bank’s own portfolio generally keeps servicing with the loan, so a separate MSR is not created.

The Federal Reserve defines the asset this way: “A mortgage servicing right (also known as a mortgage servicing asset) is the right to receive the servicing income from a mortgage as compensation for performing a variety of servicing obligations.” The quotation is from Ronel Elul, Karen Pence, Ben Ranish and Michael Suher, Mortgage Servicing Right Valuations Under Stress, June 4, 2026.

How an MSR is created in a loan sale or securitization

  1. Origination: A lender underwrites and closes a mortgage. At this point, servicing usually remains attached to the loan.
  2. Sale or securitization: The lender sells the loan to an investor, government-sponsored enterprise channel or securitization trust, or contributes it to a pool. The transaction may transfer some or all ownership and credit exposure.
  3. Servicing retained or transferred: The purchase agreement specifies whether the originating lender continues to collect payments and administer the loan. If servicing is retained, the lender has a contractual right to future servicing income and continuing servicing obligations.
  4. Recognition and valuation: When the accounting criteria for separate recognition are met, the retained right is recorded as a servicing asset at an amount based on its value at that date. If servicing is transferred to another company, the buyer may record the MSR and must perform the associated duties.

The asset’s economics depend on the entire expected life of the serviced loans, not simply on the next month’s fee. A loan that refinances, prepays or exits after default no longer produces the same stream of servicing cash flows.

How lenders make money from servicing

The central calculation is the present value of expected net servicing cash flows:

Expected servicing fees and other supportable servicing income − expected servicing costs, discounted for timing and risk = estimated MSR value.

Inputs commonly include the contractual servicing fee, ancillary income, loan balances, expected prepayment speeds, defaults and delinquencies, costs per performing and nonperforming loan, discount rates, advances and other portfolio-specific assumptions. The calculation is not a simple multiple of current fee revenue. Two lenders with the same unpaid principal balance (UPB) can have very different MSR values if one portfolio has higher borrower rates, faster expected refinancing, greater delinquency or more expensive servicing requirements.

Because the asset is based on forecasts, supervisors expect assumptions to be reasonable, supportable, market-based, documented and periodically validated against actual portfolio results. Changes in any major assumption can alter the value even when the lender’s cash fee receipts for the current period do not change.

Why prepayments and interest rates move MSR values

Falling rates and refinancing

When market mortgage rates fall below a borrower’s existing rate, refinancing becomes more attractive. A refinance or payoff removes that loan from the servicing portfolio, shortening the expected fee stream. Faster-than-expected prepayments therefore generally reduce MSR value.

The Federal Reserve’s June 2026 stress study estimated that MSR valuations declined by around 4% for each one-percentage-point increase in the prepayment rate in its analysis. That is a scenario-based sensitivity from the study, not a universal constant or an annual loss forecast. Actual results depend on loan coupons, borrower equity, refinance eligibility, geography, channel, servicing costs and the valuation model.

Rate moves can have a second-order effect. Falling rates may increase new mortgage production and create opportunities to recapture refinancing borrowers, while simultaneously shrinking the value of the existing servicing book. The net result depends on production volume, recapture performance, hedge positions and the assumptions used in each business line.

Rising rates and slower prepayments

Higher rates often reduce refinancing and extend the expected life of existing loans, which can support MSR value. That benefit is not guaranteed: higher rates can also change borrower behavior, increase delinquencies, alter discount rates and affect the value of related mortgage-banking assets. A valuation model must capture the combined effects rather than assume that every rate increase is automatically favorable.

Why defaults and delinquencies can be especially damaging

Default affects an MSR through more than one channel. A loan that leaves the pool after liquidation, repurchase or another resolution stops generating its normal future servicing fees. Before it exits, a delinquent loan typically requires substantially more staff time, borrower contact, advances, loss-mitigation work and oversight than a performing loan.

The Federal Reserve’s 2026 stress analysis found that the default channel can be more damaging than the prepayment channel in severe conditions because expenses rise while loans may be removed from the fee-generating population. The result varies with government guarantees, servicing contracts, workout requirements, portfolio composition and the stress scenario; it should not be treated as a fixed relationship for every servicer.

Operational servicing risk is distinct from valuation risk. A firm can estimate the MSR correctly and still face legal, compliance, consumer-protection or reputational losses if it fails to perform servicing obligations. Conversely, strong servicing operations do not prevent an economically sound MSR from losing value when prepayments accelerate.

Accounting methods and reported earnings

FASB Statement 156 permits a servicer to elect, by class, between an amortization method and fair-value measurement for separately recognized servicing assets and liabilities. The choice affects when changes in expected cash flows appear in earnings.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Amortization method

Under the amortization approach described in supervisory and interagency materials, a servicing asset is initially recognized at fair value when applicable, then amortized in proportion to and over the period of estimated net servicing income. The asset is tested for impairment regularly. In the legacy interagency framework, assets are grouped into strata with similar predominant risk characteristics before impairment is assessed. Useful stratification dimensions can include loan type, size, interest rate, origination date, term and geography.

If expected net servicing income falls, the amortization pattern or an impairment charge can reduce earnings. Poor prepayment calibration can leave the cost basis inadequately amortized, producing a later impairment when actual portfolio runoff catches up with the model.

Fair-value method

With fair-value measurement, the MSR is remeasured at each reporting date and the change in value is recorded in earnings. An increase can boost reported income without an equivalent cash receipt that period; a decline can reduce earnings even while contractual servicing fees continue to arrive.

Technical accounting conclusions depend on the entity’s facts and current U.S. GAAP requirements. Statement 156 summaries are useful for understanding the alternatives, but a lender should consult the current FASB Accounting Standards Codification and its auditors for implementation decisions.

The earnings bridge

A lender’s mortgage-servicing result is best understood through three moving components:

  • Servicing income earned: contractual fees and other servicing-related income actually recognized during the period.
  • MSR amortization, impairment or fair-value change: the accounting effect of revised expected cash flows and valuation inputs.
  • Hedge and related mortgage-banking results: gains or losses intended to offset rate and borrower-behavior exposure, plus results from new production and other activities.

These components can offset one another, but not perfectly. For example, a rate decline may cause more refinancing. The servicer can still collect current-period fees while marking down the expected future fee stream. An effective hedge may offset part of the mark, but the hedge will not necessarily move one-for-one with the MSR.

What the 2026 Federal Reserve evidence shows

The Federal Reserve’s June 4, 2026 study used large-bank mortgage data through December 2025. Its figures provide context, not a price quote for an individual servicing book.

Measure Reported figure and qualification
Modeled default stress Estimated MSR valuation decreases of 5% to 13% under higher-default scenarios. These are severe-scenario estimates, not expected annual losses for every servicer.
Modeled prepayment sensitivity Around 4% lower MSR valuation for each one-percentage-point increase in the prepayment rate in the study’s analysis. This is not a universal sensitivity.
Historical MSR-to-UPB median 1% of unpaid principal balance across analyzed Federal Reserve Y-14Q Schedule I submissions from 2013–2019.
Government-channel medians 0.94% for government-sponsored enterprise portfolios and 1.1% for GNMA portfolios in that historical sample. Neither is a current-market benchmark for an individual pool.
Large-bank servicing exposure in December 2025 The 18 banks in the data set serviced about $1.9 trillion of GSE UPB and $186 billion of GNMA UPB—roughly one-third of loans outstanding in GSE pools and about 7% of GNMA pools.

The sample is significant but does not represent the entire servicing industry. Portfolio mix, borrower coupons, guarantees and servicing contracts can make an individual lender’s exposure materially different from these medians.

Hedging: useful protection with limits

Servicers commonly use interest-rate instruments and other hedges to reduce the effect of rate-driven changes in MSR value. The economic problem is that MSR duration and convexity change as borrowers’ refinance incentives change. A hedge sized for one rate environment may not track the asset after a sharp move.

Rate and borrower behavior are linked, so a hedge can fail to offset changes caused by unexpected prepayments, defaults or shifts in the relationship between market rates and borrower actions. Basis risk also arises when the instruments used for hedging do not respond to the same spreads, coupons or liquidity conditions that drive the MSR valuation. During stress, historical correlations may break down. New-loan production income may also disappear just when an existing MSR book is losing value.

The Federal Reserve has warned that, without proper hedging, impairment can cause “earnings volatility and erosion of capital, if the risks inherent in the MSAs have not been properly hedged.” The statement appears in the Board’s Interagency Advisory on Mortgage Banking; the advisory uses “MSAs” for mortgage servicing assets.

Model, valuation and control risks

MSR valuation often relies on significant unobservable assumptions, making governance as important as the mathematical model. Supervisory concerns include unsupported assumptions, weak model validation, inadequate prepayment calibration, inconsistent inputs between valuation, pricing and hedging, and poor separation of duties.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Use current, comparable market evidence where available and document why selected assumptions are appropriate.
  • Back-test prepayment, default, delinquency and cost assumptions against actual portfolio performance.
  • Keep valuation, hedging and accounting inputs consistent, or explain and control any differences.
  • Stratify assets by meaningful risk characteristics so impairment testing does not hide materially different behavior inside a broad pool.
  • Separate model development, valuation approval, hedge execution and accounting review.
  • Run sensitivity and stress tests for faster prepayments, higher defaults, rising servicing costs and wider discount rates.

Liquidity is another risk. Adverse conditions can make it difficult for a firm that needs capital to sell or transfer MSRs at a price close to its carrying value. A balance-sheet number can therefore be hard to realize in a stressed market.

How to compare lenders with MSR exposure

MSR balances alone do not show which lender carries more risk. Investors and counterparties should examine the following dimensions:

Comparison axis Why it matters
MSR value relative to serviced UPB Shows how much value is embedded per dollar serviced, while still requiring review of the underlying assumptions.
Government-backed versus other servicing Guarantees, servicing rules, borrower mix and workout obligations can change both cash flows and costs.
Borrower coupon and refinance incentive A portfolio with many borrowers far above current market rates may have greater near-term prepayment exposure.
Delinquency and default profile Nonperforming loans can consume more resources and may leave the servicing population sooner.
Valuation method and assumptions Amortization and fair-value choices change earnings timing; prepayment, discount-rate and cost assumptions drive the estimate.
Hedge coverage and basis risk A reported hedge position does not prove that the hedge will offset MSR behavior under stress.
Validation and controls Independent testing, documentation and reconciliations indicate whether reported values are being challenged effectively.

This framework explains why two banks with equal MSR balances can have very different earnings volatility, capital sensitivity and liquidity risk.

What “MSR recapture” means in the 2026 FASB project

Recapture is the potential future business obtained when a borrower refinances with the same servicer. The servicer may originate or service the replacement loan, creating economic value beyond the fee stream on the original mortgage.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

FASB’s project page says the Board added the topic in May 2026 and reached tentative recommendations that the MSR and recapture form one unit of account, with measurement including recapture effects. Those decisions are explicitly tentative and do not change current accounting until a standard is issued.

A FASB homepage search result dated September 23, 2026 announced a proposal for public comment. The proposal’s detailed measurement language, transition approach, comment deadline and proposed effective date have not been verified here, so they should not be treated as final GAAP. Until a final standard is issued and effective, entities must apply the existing accounting requirements.

Practical takeaways for lenders and investors

  • Retaining servicing can create a valuable recurring-income asset after a loan is sold, but it also leaves the firm exposed to borrower behavior and servicing costs.
  • Faster prepayments usually shorten the fee stream; defaults can both remove income and make the remaining book more expensive to service.
  • Reported earnings depend on whether the entity amortizes the MSR or remeasures it at fair value, as well as on hedge results.
  • MSR values are estimates, so model validation, assumption governance and stress testing are central controls rather than administrative extras.
  • Hedging reduces exposure but cannot eliminate basis risk, model error or operational servicing risk.
  • When analyzing a lender, examine portfolio mix, borrower coupons, delinquencies, valuation method, sensitivities, hedge coverage and control quality—not just the headline MSR balance.
