Mortgage REITs vs. Mortgage Funds: Key Differences for Investors

By Freedom251 Team · · 14 min read

Mortgage REITs and mortgage funds are not interchangeable. A mortgage real-estate investment trust (mREIT) is a REIT structure that finances property owners through mortgages, other real-estate loans, or mortgage-backed securities. “Mortgage fund” is an informal label that can describe a registered mutual fund or exchange-traded fund (ETF), or a private or non-traded vehicle. The fund’s legal structure, portfolio mandate, dealing terms, leverage and tax reporting determine what you actually own.

Before comparing a yield or distribution rate, identify the exact security or offering. Then compare liquidity, valuation, leverage, interest-rate and credit exposure, fees, distribution sources, conflicts, portfolio concentration and tax treatment. The differences can be more important than the shared word “mortgage.”

What is a mortgage REIT?

A mortgage REIT, or mREIT, is a real-estate investment trust whose business is financing real-estate owners and operators rather than primarily owning buildings. It may make mortgage or other real-estate loans, buy mortgage-backed securities (MBS), or use both approaches. The U.S. Securities and Exchange Commission describes the model this way: “Mortgage REITs provide money to real estate owners and operators either directly in the form of mortgages or other types of real estate loans, or indirectly through the acquisition of mortgage-backed securities.” SEC Investor Bulletin

Income generally comes from interest and related financing activity. Unlike an equity REIT, which usually earns rent from properties, an mREIT’s results are driven by lending spreads, the value and performance of mortgage assets, funding costs, defaults and the effectiveness of any hedges. A publicly traded mREIT is a company whose shares trade on an exchange; non-traded and private REITs use the same broad REIT concept but have different offering and liquidity terms.

REIT status is a legal and tax framework

REIT status does not describe one investment strategy. Two mREITs can hold very different mixes of residential mortgages, commercial loans, agency MBS, non-agency MBS or other real-estate credit. The name “mortgage REIT” tells you the company is organized as a REIT and is focused on mortgage-related assets; it does not tell you the duration, credit quality, leverage ratio, hedging program or expected return.

For U.S. REIT qualification, the SEC explains that a REIT generally must distribute at least 90% of its taxable income each year. That is a qualification rule, not a promise to pay 90% of cash flow or a guarantee that investors will receive a 90% yield. SEC CF Disclosure Guidance: Topic No. 6

What can “mortgage fund” mean?

“Mortgage fund” has no single legal definition. The same marketing phrase can refer to substantially different products:

Registered mutual fund

A mutual fund pools investors’ money and normally calculates a net asset value (NAV) at least once each business day. Investors buy from or redeem with the fund at the next calculated NAV, subject to the fund’s prospectus, fees and any applicable restrictions. A mortgage-focused mutual fund may own MBS, mortgage-company debt, commercial mortgage loans, REIT securities or a combination.

Exchange-traded fund

An ETF is also a registered pooled vehicle, but its shares trade on an exchange during market hours. The market price can be above or below NAV, and the bid-ask spread and trading costs affect the result. The SEC’s investor bulletin explains the structural and trading differences between mutual funds and ETFs. SEC Mutual Fund and ETF Investor Bulletin

Private or non-traded mortgage vehicle

A private fund, private REIT or non-traded mortgage vehicle may offer interests directly under an exemption from registration or through a limited offering. Interests may not trade on an exchange, valuations may be periodic rather than continuously observable, and redemptions can be limited, suspended or unavailable. Private REIT offerings commonly rely on registration exemptions and are typically limited to accredited investors, but eligibility and terms must be checked for each offering. Investor.gov REIT guidance

Because these vehicles can have different legal rights, fees and reporting, a comparison that treats every “mortgage fund” as one category can mislead. Read the prospectus, private-placement memorandum, subscription agreement or other governing document for the specific product.

Mortgage REITs vs. mortgage funds at a glance

Issue Mortgage REIT “Mortgage fund” — identify the exact kind
Legal structure A REIT; it may be publicly traded, non-traded or private. Could be a registered mutual fund or ETF, or a private/non-traded mortgage vehicle. The label alone does not establish the structure.
Typical assets Mortgage loans, other real-estate loans or MBS; income is primarily interest-related. Holdings depend on the prospectus or offering documents. Do not infer the portfolio from the product name.
Liquidity and pricing Public shares have an observable exchange price. Non-traded and private REIT interests may not. ETF shares trade intraday; mutual funds deal at NAV; private vehicles follow their own redemption or transfer terms.
Leverage and hedging Often uses more borrowed capital than property-owning REITs and may use derivatives or other hedges. Strategy-specific. Inspect borrowing, derivatives, duration, credit and concentration disclosures.
Distributions REIT qualification generally requires at least 90% of taxable income to be distributed annually; this is not a guaranteed yield. Policy and sources vary. Distributions may include income, gains or return of capital; verify the documents.
Fees and conflicts Review management fees, transaction costs and any external-manager arrangements or conflicts. Review management, performance, sales, redemption and underlying-fund expenses, plus related-party transactions.
Tax and reporting REIT dividends are generally treated as ordinary income rather than qualified corporate dividends, subject to individual circumstances. Depends on the legal structure and holdings; confirm the tax forms and reporting rules.

Liquidity, valuation and how you get your money out

Publicly traded mREITs

Exchange-listed mREIT shares can normally be bought or sold during market hours at a quoted market price. That price is observable, but it is not guaranteed to equal the company’s accounting NAV. It can move because of interest-rate expectations, credit concerns, financing conditions, earnings announcements and overall market sentiment. A sell order may execute at a price materially different from the last quote, particularly in a fast or thin market.

Non-traded and private REITs

Non-traded REITs do not trade on an exchange. Investor.gov warns: “Because they do not trade on a stock exchange, non-traded REITs involve special risks.” Investor.gov REIT guidance An estimated NAV may be produced periodically, but there is no continuous market price to validate it. Selling may require a repurchase program, manager approval, a secondary transfer or a liquidation event. Programs can be limited or suspended.

Private REIT interests also are not listed and may not provide regular SEC reports. Your ability to evaluate a current value can therefore depend on manager statements, independent valuation procedures and less frequent disclosures. Treat a stated NAV as an estimate governed by the offering documents, not as the same thing as an executable market price.

Registered mortgage funds

ETF shares trade intraday, so the market price, spread and volume are visible while the exchange is open. A mutual fund generally accepts purchase and redemption orders at the next NAV rather than an intraday price. Both structures provide documents describing fees, holdings, risks and trading or redemption mechanics. The precise settlement timing, minimums, short-term trading policies and any liquidity gates are product-specific.

Questions to answer before investing

  • Is there an exchange listing and ticker, or only a periodic NAV?
  • When can you redeem, and can the manager suspend or limit redemptions?
  • Are transfers restricted to approved buyers?
  • How is NAV calculated, how often, and by whom?
  • What fees apply when you buy, redeem or transfer?

Leverage, interest-rate risk and credit risk

Why mREIT leverage can amplify results

Mortgage REITs often borrow to acquire a larger pool of mortgage assets than their equity alone would support. Borrowing can increase income when asset yields exceed funding costs, but it also magnifies losses when financing becomes more expensive, asset values fall or collateral requirements rise. The SEC notes that mortgage REITs tend to use more leverage than equity REITs and may use derivatives or other hedges. SEC Investor Bulletin

Leverage is not a single number. Look for the definition used in the filing: debt-to-equity, debt-to-assets, recourse versus non-recourse borrowing, secured financing, preferred equity and off-balance-sheet arrangements can produce different pictures. Also check maturity dates, floating- versus fixed-rate funding, collateral requirements and covenant terms.

How rates affect mortgage assets

Rate changes can affect both sides of the balance sheet. The market value of fixed-rate MBS and loans generally changes when required yields change. At the same time, the cost of a mREIT’s short- or long-term funding can reset. The result depends on asset duration, prepayments, funding duration and hedges rather than on the direction of rates alone.

Mortgage borrowers may refinance when rates fall, causing principal to return sooner than expected and forcing reinvestment at lower yields. When rates rise, prepayments can slow, extending the period during which a security is exposed to rate movements. These are portfolio-level risks; an mREIT’s filing should explain how management measures duration, interest-rate sensitivity and hedging.

Credit and property-market exposure

Agency-backed securities, non-agency securities, residential loans and commercial mortgages carry different credit risks. Review delinquency, default, loss-severity, property type, geography, borrower concentration and loan-to-value information where disclosed. A fund that owns debt issued by mortgage companies or REITs may have a different credit profile from one that owns government- or agency-backed MBS.

Funds are not automatically lower risk

Pooling assets can diversify a portfolio, but it does not remove leverage, rate, liquidity or credit risk. A registered fund may use derivatives, borrowings or securities lending, and a private vehicle may use project-level or fund-level financing. Read the risk section and financial statements instead of assuming that the word “fund” means conservative.

Distributions, yield and return of capital

The 90% REIT rule is not a promised yield

A REIT generally must distribute at least 90% of taxable income annually to maintain its qualification. This threshold concerns taxable income and does not mean investors receive 90% of the share price, cash flow or total return. A REIT can pay a distribution while its book value or market price declines.

Why a high distribution rate can mislead

For a non-traded REIT, the SEC warns that distributions may be funded from offering proceeds or borrowings. A distribution can also include realized gains or a return of capital. Return of capital is not the same as income earned by the portfolio; it may reduce your tax basis and leave less capital invested. Investor.gov REIT guidance

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For a mutual fund or ETF, inspect the distribution notices and annual tax reporting. Determine whether the payment came from interest, dividends, realized gains or return of capital. Compare the distribution with total return, NAV changes and the fund’s stated policy rather than ranking products by the largest headline percentage.

Checks for distribution sustainability

  • Read the latest annual and quarterly financial statements.
  • Compare recurring interest income with operating expenses and financing costs.
  • Identify realized gains, losses and non-recurring items.
  • Check whether the distribution exceeded earnings or was supported by new borrowing.
  • Review changes in book value or NAV alongside the cash payment.

No single current yield or return figure applies to all mREITs or all products called mortgage funds. They hold different assets, use different leverage and report distributions under different policies.

Tax treatment and reporting

Mortgage REIT dividends

REIT dividends generally are treated as ordinary income rather than qualified corporate dividends, although the actual result depends on the distribution’s tax characterization, your tax situation and the account in which you hold the investment. A REIT may separately identify ordinary dividends, capital-gain distributions, return of capital and other categories on its tax forms.

Mortgage-fund tax reporting

A registered mortgage mutual fund or ETF generally reports the tax character of its distributions to shareholders. The underlying holdings can produce interest income, capital gains, exempt-interest income or other categories. A private vehicle may issue different tax forms and may require additional reporting. Do not assume that a product marketed as a “mortgage fund” receives REIT treatment.

Account and investor circumstances matter

Tax treatment can differ between taxable accounts and retirement accounts, and state or foreign-tax rules can apply. Use the prospectus, annual tax information and your tax adviser to determine the result for your circumstances. The product name is not a substitute for the legal structure shown in the governing documents.

Fees, managers and conflicts

Costs inside an mREIT

For a publicly traded mREIT, review management compensation, external-manager fees, incentive arrangements, transaction costs, financing expenses and any related-party agreements. The SEC identifies external managers and potential conflicts as considerations for some REITs. SEC Investor Bulletin A manager paid on asset growth, transaction volume or leverage may face incentives that do not perfectly match a shareholder’s objective.

Costs inside a registered fund

Check the expense ratio, acquired-fund fees, trading costs, bid-ask spread, securities-lending arrangements and any sales loads or account charges. An ETF’s low expense ratio does not capture every cost if its spread is wide or its portfolio turns over heavily. A mutual fund’s prospectus explains purchase, redemption and short-term trading charges.

Costs inside a private vehicle

Private offerings may charge management, acquisition, financing, performance, servicing, placement, redemption or other fees. Read how each fee is calculated, whether it is paid before distributions, and whether affiliates receive compensation. Compare net results after all stated expenses, not a gross portfolio yield.

How to investigate a specific product

Use this sequence before comparing any two securities:

  1. Identify the legal wrapper. Record the exact legal name, ticker or offering name, issuer, registration status and whether it is a public REIT, non-traded REIT, private REIT, mutual fund or ETF.
  2. Find the primary documents. For a public REIT, start with SEC EDGAR filings, the latest annual and quarterly reports, current reports and proxy materials. For a registered fund, read the statutory prospectus, statement of additional information, shareholder reports and holdings disclosures. For a private offering, obtain the private-placement memorandum, subscription agreement, financial statements and redemption terms.
  3. Map the portfolio. List residential or commercial exposure, agency or non-agency MBS, whole loans, debt securities, property types, geographies, maturities, credit ratings and the largest concentrations.
  4. Measure leverage and funding. Note total borrowings, secured and unsecured debt, recourse, maturities, floating-rate exposure, collateral requirements and any preferred equity. Record the issuer’s definition of leverage so comparisons are like-for-like.
  5. Study rate and credit sensitivity. Look for duration, interest-rate shock tables, prepayment assumptions, hedge instruments, counterparty exposure, delinquency, non-performing assets and stress scenarios.
  6. Trace each distribution. Determine the stated policy and whether recent payments came from recurring income, gains, return of capital, offering proceeds or borrowings.
  7. Calculate all-in costs. Include management, performance, sales, financing, servicing, trading, redemption and underlying-fund expenses where applicable.
  8. Confirm liquidity. Write down the actual sale or redemption route, notice period, gates, suspension rights, transfer restrictions, settlement timing and valuation frequency.
  9. Confirm tax reporting. Check the expected tax forms and distribution classifications. If the documents are unclear, obtain professional tax advice before investing.
  10. Review conflicts and governance. Read related-party transactions, external-manager agreements, affiliate services, incentive fees, valuation policies and voting rights.

For public REIT filings and registration documents, SEC EDGAR is the primary place to verify what the issuer reports. Do not rely solely on a brokerage summary, advertising page or distribution-rate screen.

Which structure might fit a particular objective?

If you need an observable trading price

An exchange-listed mREIT or ETF provides an intraday market price, but price visibility does not eliminate market risk or guarantee execution at a fair value. Compare trading volume, spreads, order type and the difference between market price and NAV where available.

If you want daily NAV dealing

A mutual fund may be designed for purchases and redemptions at the next NAV, subject to its prospectus. Verify settlement, redemption fees, short-term trading rules and any liquidity provisions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If you can accept limited liquidity

A non-traded or private vehicle may restrict transfers or redemptions for a stated period or under stated conditions. Consider whether you can hold the position through an uncertain exit date and whether the valuation information is sufficient for your needs.

If your priority is income

Examine the source and durability of income rather than choosing the highest distribution rate. Funding costs, defaults, prepayments, leverage and fees can change the amount available for distribution.

If you want diversified mortgage exposure

A fund may spread exposure across many securities, but diversification depends on the actual mandate and concentration limits. Read the holdings and risk disclosures to see whether the portfolio is diversified by borrower, issuer, property type, geography and maturity.

These are evaluation criteria, not recommendations. The appropriate choice depends on your objectives, time horizon, risk capacity, tax position and need for liquidity.

Common mistakes and how to avoid them

Mistake: treating every mortgage fund as a REIT

Fix: Identify the wrapper first. A registered fund, private fund and REIT can have different tax forms, valuation rules and investor rights even when their names sound similar.

Mistake: equating the distribution rate with total return

Fix: Track distributions, NAV or book-value changes, fees and realized losses together. Investigate any payment funded by capital, borrowings or offering proceeds.

Mistake: comparing unlike leverage measures

Fix: Use each issuer’s definition and separate recourse debt, secured financing, derivatives and preferred equity. A single headline ratio may omit material exposures.

Mistake: assuming a stated NAV is a sale price

Fix: Check whether the product trades, how NAV is calculated, how often it is updated and what redemption or transfer route is available.

Free tools Windows power users keep installed

Mistake: ignoring manager incentives

Fix: Read compensation and related-party disclosures, especially where an external manager is paid for assets, transactions or performance.

Mistake: overlooking concentration

Fix: Review exposure by borrower, issuer, property type, geography, security class and maturity. A vehicle with many positions can still be concentrated in one risk factor.

Mistake: assuming leverage only increases income

Fix: Examine funding maturities, collateral calls, floating-rate debt, hedge costs and stress disclosures. Leverage magnifies adverse as well as favorable outcomes.

Questions to ask before committing money

  • What exactly is the security, and what document governs my rights?
  • What assets generate the income?
  • How much is borrowed, at what rates, and when does that funding mature?
  • What happens to value and cash flow if rates rise, fall or move abruptly?
  • How are defaults, prepayments and property losses handled?
  • Can I sell or redeem, and what restrictions apply?
  • Who calculates NAV, and how frequently is it independently reviewed?
  • What portion of recent distributions came from recurring earnings?
  • What are the total fees, including affiliate and transaction charges?
  • Which tax forms and distribution classifications should I expect?
  • Are there conflicts, incentive fees or related-party transactions?
  • Does the investment’s risk and liquidity match the period I can remain invested?

Bottom line: compare the structure, not the label

A mortgage REIT is a REIT-based mortgage-finance company or vehicle, often leveraged and potentially exchange traded. A mortgage fund could be a mutual fund, ETF, private fund or non-traded vehicle, so its risk, liquidity, valuation and tax treatment cannot be inferred from the phrase alone. Start with the legal structure and governing documents, then compare assets, leverage, hedges, distribution sources, fees, conflicts, liquidity and tax reporting. A required REIT distribution and a high quoted rate are not substitutes for sustainable earnings, transparent valuation or a realistic exit path.
