Mortgage hedging is how a lender manages the risk that loan prices change between a borrower’s rate lock and the loan’s sale in the secondary market. The two principal whole-loan delivery choices are best efforts, which identifies a particular loan for delivery if it closes, and mandatory delivery, which commits the lender to deliver a specified dollar amount by a deadline. A pair-off financially settles all or part of a commitment that will not be fulfilled with loan deliveries.
The allocation of fallout risk, the price, tolerances, extension terms, and any pair-off charge are controlled by the investor’s contract and current guide. Fannie Mae, Freddie Mac, and the Mortgage Partnership Finance program do not use one universal rule set, so the executed commitment and applicable investor documentation—not a generic definition—govern an actual transaction.

What mortgage hedging protects
A lender normally locks a mortgage rate with a borrower before the loan is funded. During the interval between that lock, closing, and secondary-market sale, the market value of the loan can move. If mortgage rates rise, the price a lender can receive for a newly originated loan may fall; if rates decline, the economics of the locked loan can also change relative to the hedge used to protect it.

Hedging offsets part of that pipeline price exposure. It does not guarantee a closing, a sale, an exact execution price, or a profit. The Office of the Comptroller of the Currency (OCC) identifies “best efforts forward sales agreements, mandatory forward sales agreements, and options on MBSs” as commonly used mortgage hedges. A lender may use one instrument or a combination, depending on the loans it has locked, its expected fallout, its warehouse position, and its delivery commitments.

The pipeline timeline
- Rate lock: The lender promises a borrower specified pricing and terms for a period.
- Exposure measurement: The lock desk and secondary-marketing team estimate how much of the pipeline will close, when it will fund, and what products are eligible for sale.
- Hedge placement: The lender uses a best-efforts commitment, a mandatory commitment, an MBS-related position, or another approved instrument to offset expected price movement.
- Closing or fallout: Some loans close and become deliverable; others are withdrawn, denied, delayed, or otherwise fail to fund.
- Delivery: Closed, eligible loans are sold under the relevant commitment.
- Settlement: Any undelivered commitment amount is extended, paired off, or handled under another contract procedure.
The hedge and the mortgage pipeline rarely move in perfect lockstep. A change in the price of a hedge instrument may not equal the change in the price of a particular loan. This mismatch is called basis risk. The Mortgage Bankers Association describes it as occurring “when changes in loan pricing do not correlate with the changes in hedge instrument (e.g., TBA MBS) pricing.”
Terms you need before comparing commitments
| Term | Meaning in this context |
|---|---|
| Pipeline | Loans that are originated or rate-locked but not yet funded, sold, or otherwise settled. |
| Whole-loan delivery | The sale of individual mortgage loans, rather than a security interest in a mortgage pool. |
| Commitment | A contractual promise to sell or buy loans under stated price, eligibility, amount, and timing terms. |
| Fallout | Loans expected to close or deliver that do not do so, for reasons such as borrower withdrawal, denial, expiration, or operational failure. |
| Pair-off | A cash settlement of all or part of an unfulfilled delivery commitment instead of delivering the planned loans. |
| Basis risk | The risk that the hedge price and the value of the lender’s actual loans do not change by the same amount. |
| Tolerance | The permitted range around a committed amount, product, or delivery condition. The exact range is contract-specific. |
These terms describe market mechanics, not borrower rate advice. A consumer deciding whether to lock a mortgage rate is making a different decision from a lender deciding how to hedge its locked-loan pipeline.
What is a best-efforts mortgage commitment?
Under a best-efforts commitment, the lender identifies a particular loan for sale by a specified date if that loan closes. Fannie Mae’s Selling Guide states: “With a best efforts commitment, the lender agrees to deliver a specific loan to Fannie Mae by a specified date if that loan closes.” The commitment is therefore loan-specific rather than a promise to deliver an aggregate dollar amount from a broader pipeline.
What happens when the borrower does not close
For Fannie Mae transactions, the lender generally is not assessed a nondelivery pair-off fee when the identified loan never closes, subject to the guide’s conditions and the loan’s status. That treatment is why best efforts can reduce the lender’s exposure to borrower-driven fallout compared with a volume-based mandatory commitment.
“Best efforts” does not mean the lender can keep every closed loan without consequence. If the loan closes but is not delivered or purchased as required, a pair-off or other contractual remedy may apply. Fannie Mae’s rules also distinguish borrower withdrawal or lender declination from other reasons a loan falls out. The exact treatment depends on the current guide and the executed commitment.
How pricing reflects the arrangement
The investor’s price for a best-efforts loan can reflect the investor’s own hedging and execution economics. The Mortgage Bankers Association notes that hedging costs may be reflected in best-efforts pricing, but the available evidence does not establish a universal best-efforts premium or spread. A lender must compare the actual investor quote, loan-level adjustments, lock period, and delivery terms rather than assume a standard market percentage.
Operational advantages and limits
- Advantage: A loan that never closes normally does not create the same undelivered-volume obligation as a mandatory commitment.
- Advantage: The lender does not have to predict an exact aggregate delivery amount as far in advance.
- Limit: Closed loans still need to meet eligibility and delivery requirements.
- Limit: Pricing may be less favorable than a commitment that gives the investor more certainty, depending on the investor and product.
- Limit: A lender can still face basis, timing, eligibility, and operational risk.
What is mandatory delivery in mortgage lending?
A mandatory whole-loan commitment requires the seller to deliver a specified dollar amount or volume of eligible loans by a future date, within the contract’s tolerances, at an agreed price. The commitment is about fulfilling the amount and terms—not merely offering a particular loan if it happens to close.

The lender’s exposure
Because the lender promises a volume, it bears more responsibility for estimating fallout and producing enough eligible loans. If fewer loans close, if balances are smaller than expected, or if loans fail eligibility checks, the lender may have a shortfall. The contract may permit an extension, a pair-off, or another remedy, often with associated costs.
Fannie Mae describes automatic extension and pair-off processes as well as lender-requested pair-offs. The details—deadlines, minimum delivery requirements, tolerances, charges, and documentation—are specific to the commitment and can change when the investor updates its guide.
Why lenders use mandatory commitments
Mandatory delivery can provide a committed execution price for a predictable pool of loans. It may fit a lender with a large, stable pipeline, reliable historical fallout data, and the systems and staff needed to monitor delivery every day. The same structure can be costly for a lender whose volume or closing dates are difficult to forecast.
Typical failure points
- The pipeline produces less principal balance than the committed minimum.
- Loans close after the delivery deadline.
- Closed loans fail underwriting, documentation, servicing, or product eligibility requirements.
- The hedge covers a different coupon, product, geography, or servicing characteristic than the loans ultimately delivered.
- Data, approval, or shipping problems prevent an otherwise eligible loan from settling on time.
What is a pair-off?
A pair-off settles all or part of a commitment that the lender will not fulfill with loan deliveries. Instead of shipping the missing loans, the parties compare the contractual commitment terms with the applicable price at pair-off and settle the resulting amount under the investor’s method.

A pair-off outcome can depend on:
- the original commitment price;
- the price used at pair-off;
- the principal balance being settled;
- the reason for the shortfall;
- the contract’s delivery tolerance and minimum amount;
- any extension, administrative, or other stated fee; and
- the investor’s calculation and settlement rules.
Consequently, “pair-off fee” is an incomplete shorthand. A pair-off can create an amount payable by the lender, but under specified Fannie Mae conditions a market-driven price movement can instead produce cash back. The direction and amount cannot be determined from the word pair-off alone.
Illustrative calculation logic
Assume, purely as an illustration, that a lender commits to deliver a $5 million eligible balance at one price and later expects to deliver only $4 million. The undelivered $1 million is the amount potentially subject to extension or pair-off. The investor then applies its contract-specific comparison between the captured commitment price and the pair-off price, along with any applicable charge or credit. This example does not state a market fee or predict which side pays; those results come from the actual investor rules.
Fannie Mae’s two broad situations
For mandatory whole-loan commitments, Fannie Mae’s guide describes processes for automatic and lender-requested pair-offs. It also describes circumstances in which a cash-back pair-off may apply when the relevant price change is solely the result of market movement. Those conditions are not a general industry rule and should not be extended to another investor without checking its documentation.

Best efforts versus mandatory delivery
| Decision point | Best efforts | Mandatory delivery |
|---|---|---|
| Commitment unit | A specific identified loan. | A specified dollar amount or volume within contractual tolerances. |
| Loan never closes | Under Fannie Mae rules, generally no nondelivery pair-off fee, subject to the guide and loan status. | The lender may still have a volume shortfall against the commitment. |
| Loan closes | The closed loan is expected to be delivered; failure to deliver or obtain purchase can create pair-off exposure. | The lender must satisfy the committed amount and all delivery conditions or address the shortfall. |
| Primary fallout exposure | Investor terms and pricing absorb more of the uncertainty around a loan that never closes. | The seller bears more exposure to pipeline fallout and delivery forecasting. |
| Operational requirement | Accurate loan-level identification, eligibility, and status tracking. | Loan-level tracking plus aggregate balance forecasting, hedge management, and deadline control. |
| Cost comparison | Investor quote, adjustments, and any closed-loan nondelivery remedy. | Committed price versus hedge cost, extension cost, pair-off exposure, and delivery operations. |
The table summarizes the risk allocation described in Fannie Mae guidance and industry explanations. It does not establish a universal price difference or fee schedule for every investor.

There is no universally superior commitment. A lender should evaluate the following questions against its own pipeline and the investor’s current contract.
1. How predictable are closings?
Use historical lock-to-close and close-to-delivery data by product, channel, loan officer, geography, and lock period. A lender with stable conversion and funding dates may be able to manage mandatory volume more efficiently. A lender with volatile fallout may value the flexibility of loan-specific best efforts.
2. Can the lender deliver eligible balance on time?
Forecast principal balance, not just loan count. A pipeline can contain the expected number of loans but still miss a dollar commitment because average balances changed or loans became ineligible. Include underwriting suspense, trailing documents, purchase conditions, and shipping capacity in the forecast.
3. What is the expected execution price after all costs?
Compare the investor’s quoted price and adjustments with the expected cost of hedges, pair-offs, extensions, warehouse carry, staffing, and reconciliation. A headline price is not a complete comparison if one option transfers more fallout or operational work to the lender.
4. Can the organization monitor the exposure?
Mandatory delivery requires reliable data feeds, daily position reports, exception queues, and clear authority to adjust hedges or request an extension. A lender without those controls can turn a theoretically attractive price into an avoidable settlement loss.
5. What does the contract actually permit?
Read the commitment for the minimum delivery amount, permitted substitutions, delivery date, pair-off trigger, extension procedure, fee calculation, and treatment of borrower withdrawal, lender declination, and investor rejection. Do not rely on a sales summary or an older guide.

A practical mortgage-hedging workflow
- Capture every lock: Record product, coupon or pricing attributes, expected balance, lock expiration, borrower status, and anticipated funding date.
- Classify exposure: Separate loans intended for best-efforts delivery from loans allocated to mandatory commitments or other hedges.
- Apply a fallout forecast: Estimate closing probability and timing using documented historical assumptions. Keep the assumptions visible and update them when market or operational conditions change.
- Match hedge characteristics: Align the hedge with product, coupon, term, servicing attributes, and expected delivery window. A hedge that tracks only a broad market index can leave basis risk.
- Revalue daily: Compare pipeline value, hedge value, expected fallout, and commitment requirements. Investigate unusual movements rather than allowing them to accumulate.
- Manage exceptions early: Escalate loans at risk of missing underwriting, funding, shipping, or delivery deadlines. Decide whether substitution, extension, or pair-off is permitted before the deadline passes.
- Confirm delivery: Reconcile shipped balances, investor approvals, rejected loans, and remaining commitment amounts.
- Settle and document: Record any pair-off or extension calculation, the price used, the balance, the responsible reason code, approvals, and accounting entry.
Risks that remain after a hedge is placed
Basis risk
The mortgage pipeline may change in value by a different amount from the hedge. Product mix, coupon distribution, servicing value, geographic concentration, loan size, and investor overlays can all contribute. A hedge that appears balanced by principal amount may still be mismatched by price sensitivity.
Fallout risk
Locks can be withdrawn, denied, or delayed. A lender that hedges expected closings rather than actual probabilities can be over- or under-hedged. Best efforts generally transfers more of the never-closes exposure through its structure, while mandatory delivery leaves more of the volume risk with the seller.
Eligibility and delivery risk
A loan can close and still fail the investor’s purchase requirements. Missing documents, data defects, underwriting exceptions, servicing issues, or product restrictions can force substitution, delay, or pair-off.
Timing and liquidity risk
Rates, commitment prices, warehouse financing, and investor capacity can change while a loan waits for funding or correction. An extension may preserve delivery optionality but can add cost and carry exposure.
Model and governance risk
Forecasts, hedge ratios, and valuation models depend on assumptions. The OCC emphasizes expertise and governance when banks use mortgage hedging instruments. Written limits, independent review, documented approvals, and reconciliation are controls—not optional paperwork.
Investor rules are not interchangeable
Fannie Mae’s Selling Guide is a useful reference for the definitions and processes described above, but its terms are investor-specific. Freddie Mac has its own guide and commitment mechanics. The MPF Xtra guide likewise addresses mandatory and closed-loan best-efforts pair-off obligations. A lender should therefore verify the current guide for the investor, product, and execution channel involved.

Common mistakes and how to prevent them
Mistake: treating best efforts as “no pair-off risk”
Prevention: Distinguish a loan that never closes from a loan that closes but is not delivered or purchased. Review the investor’s reason-code and status requirements.
Mistake: assuming a mandatory commitment is an exact loan count
Prevention: Track committed principal balance, tolerances, substitutions, and minimum delivery requirements. Reforecast when average loan size or product mix changes.
Mistake: calling every pair-off a penalty
Prevention: Read the calculation language. Depending on the investor and circumstances, settlement can result in a charge or a credit.
Free tools Windows power users keep installed
One-click scans. No signup required.
Mistake: hedging only by total dollars
Prevention: Compare duration, coupon, product, servicing, and delivery characteristics. Principal-balance matching alone does not eliminate basis risk.
Mistake: waiting until the deadline to act
Prevention: Use daily exception reporting and escalation thresholds for loans approaching lock expiration, funding, shipping, or delivery deadlines.
Mistake: using an outdated guide or quote
Prevention: Save the applicable commitment, guide version, price confirmation, and amendments with the settlement file. Obtain written clarification when the contract is ambiguous.
Bottom line
Best efforts and mandatory delivery are different ways of allocating mortgage pipeline price and fallout risk. Best efforts identifies a specific loan and generally reduces exposure when that loan never closes, while a closed loan still carries delivery obligations. Mandatory delivery commits a dollar amount by a date and gives the lender more responsibility for forecasting, hedging, eligibility, and shortfall management. A pair-off settles the portion that will not be delivered; it may produce a charge or, under specified investor conditions, a cash credit. The right choice depends on the lender’s pipeline predictability, delivery capacity, hedge controls, expected execution economics, and the current rules of the investor named in the commitment.
