Market-Cap-Weighted vs. Equal-Weighted Index Funds: Which Better Reduces Concentration Risk?

Equal-weighted index funds reduce single-company concentration more directly than market-cap-weighted funds. In the S&P 500 Equal Weight Index, constituents are reset to approximately 0.2% each at quarterly rebalances, while a market-cap-weighted index gives the largest companies the largest influence. That design can limit the damage from a reversal in a few mega-cap stocks, but it does not guarantee lower volatility, better returns, balanced sector exposure, or protection from a broad market decline.

The trade is deliberate: equal weighting increases the relative influence of smaller S&P 500 companies, tends to add value characteristics, can change sector exposure, and requires substantially more turnover. The right choice depends on whether your priority is faithfully representing companies’ float-adjusted market values or reducing the dominance of the index’s biggest names.

What concentration risk means in an index fund

Concentration risk is the possibility that a small number of holdings drive an unusually large share of an investment’s results. In a broad stock index, that risk can appear in several different forms:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Single-stock concentration: a few companies account for a large percentage of the index, so an earnings miss, regulation, product failure, or valuation reversal in one of them has an outsized effect.
  • Sector concentration: many holdings may be classified in the same industry, causing apparently different companies to respond to the same economic or interest-rate shock.
  • Factor concentration: an index can lean toward characteristics such as very large size, growth, value, profitability, or momentum.
  • Portfolio concentration: holdings outside the fund may duplicate the same companies or sectors, making the investor’s total portfolio more concentrated than the fund looks by itself.

Equal weighting addresses the first problem most directly. It does not eliminate the other three. The comparison below uses the U.S. large-cap S&P 500 and the S&P 500 Equal Weight Index; the exact rules, constituent counts, and rebalance schedules should not be generalized to every index or fund.

How the two weighting methods work

Market-cap weighting

A market-cap-weighted index assigns each company a weight based on its float-adjusted market value. The methodology used for S&P U.S. indices is described by S&P Dow Jones Indices. A company’s influence rises when its eligible market value rises relative to the other constituents and falls when it declines.

This approach lets the index represent the market’s aggregate valuation without an investor having to decide which company deserves a larger allocation. It also means the largest companies can become increasingly important after a sustained rally. The fund does not need to sell a stock merely because it has grown larger; its weight changes as market values change.

Equal weighting

An equal-weighted index starts with the same constituents but assigns approximately the same weight to each one at a scheduled reset. The S&P 500 Equal Weight Index FAQ states that each constituent is reset to approximately 0.2% at each quarterly rebalance. That percentage describes the index immediately after a reset, not every trading day between resets.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Prices then move at different rates, so weights drift. A stock that rises faster than the rest becomes more than 0.2%; a stock that falls becomes less. At the next quarterly reset, the index trims relative winners and adds to relative laggards to restore the target distribution. This is a rules-based form of rebalancing, not a prediction that the laggards will outperform.

Direct comparison

Decision axis Market-cap weighted Equal weighted
Constituent influence Proportional to float-adjusted market capitalization Approximately equal per company immediately after the quarterly reset
Largest-company concentration Higher influence from the biggest market-value companies Lower individual influence for mega-cap constituents
Exposure to smaller constituents Lower relative weight in smaller companies Higher relative weight in smaller companies within the same parent index
Style characteristics Reflects prevailing market values Can tilt toward smaller-company and value characteristics
Sector mix Follows the market-cap distribution of the benchmark Can differ because every company receives a similar starting weight
Rebalancing Weights change mainly as market values change and the index is maintained Weights are reset quarterly, with drift between resets
Turnover Lower than the equal-weight comparator in Vanguard’s cited analysis More than five times the two-way turnover of the market-weight version over the 10 years to November 2024, according to Vanguard
Potential volatility May be lower because very large companies have often been less volatile than smaller companies Can be higher because smaller constituents receive more weight
Best fit for the central question “Do I want the index to reflect companies’ market values?” “Do I want to limit the influence of the largest names and accept the resulting tilts?”

Why equal weighting reduces single-stock concentration

Suppose a broad market index contains a handful of companies whose market values have grown far beyond those of the other constituents. In a cap-weighted fund, those companies can represent a large combined share of the portfolio. A decline concentrated in those names will therefore be transmitted strongly to the fund.

In the equal-weight version, each constituent is brought back to approximately the same starting weight at the quarterly rebalance. No single S&P 500 company has a larger weight than another immediately after that reset. A reversal in one mega-cap stock therefore starts from a smaller position than it would in a cap-weighted benchmark.

S&P Dow Jones Indices describes the approach as one that “may offer enhanced diversification and a reduction in concentration risk.” The qualification matters: the statement concerns diversification and concentration, not a promise of higher returns or lower total risk.

What equal weighting does not solve

It cannot prevent a broad equity-market decline

Both approaches own large U.S. companies. If the overall equity market falls because of recession, tightening financial conditions, geopolitical risk, or a valuation reset, an equal-weight fund can also lose value. Reducing the largest company’s share does not turn an equity fund into a defensive or capital-guaranteed investment.

It does not guarantee balanced sectors

Equal weighting companies is not the same as equal weighting sectors. If one sector contains many more eligible companies than another, it can still receive a larger aggregate allocation. Sector totals also change as the index’s membership changes and as companies are classified. Equal weighting can therefore produce a sector mix materially different from the cap-weighted benchmark.

It does not remove correlated-stock risk

Companies in the same industry can fall together even when each one has a small individual position. Equal weighting reduces the damage from one company, but it does not eliminate common exposure to interest rates, commodity prices, regulation, supply chains, or consumer demand.

It does not automatically diversify an entire portfolio

An investor may hold several funds, employer stock, or individual shares that own the same mega-cap companies. The relevant concentration measure is the combined portfolio, not one fund’s holdings in isolation. Review look-through exposures before assuming that an equal-weight fund has changed your overall risk.

The hidden tilts created by equal weighting

More influence for smaller constituents

Equal weighting gives smaller members more weight than their market-cap shares would imply. This can broaden the number of companies that materially affect results, but it also makes the fund more sensitive to the performance of smaller large-cap constituents. The S&P 500 is a large-cap universe, so this is not the same as owning a dedicated small-cap index.

A value and size effect can appear

Because equal weighting repeatedly trims companies that have become relatively larger and adds to those that have become relatively smaller, its return pattern can differ from a pure market-cap portfolio. S&P Dow Jones Indices says that greater weight in smaller S&P 500 constituents and related factor tilts explain more than half of the equal-weight index’s historical excess return over the periods it studied. That is an attribution of past results, not a forecast.

Sector exposure can help or hurt

A sector with many constituents receives more aggregate weight under a company-level equal-weight rule than it would under a market-cap rule if its companies are, on average, smaller. The effect is structural, not a tactical call by the index provider. It can improve relative performance in one market regime and hurt it in another.

Rebalancing, turnover and trading costs

Quarterly resetting is the mechanism that keeps individual weights near equal, but it creates trading. The index must sell positions that have grown above target and buy positions that have fallen below target. Changes in index membership can require additional trades.

Vanguard’s analysis of the 10 years through November 2024 found more than five times the two-way turnover for the S&P 500 Equal Weight Index compared with the market-weight S&P 500. “Two-way” means purchases and sales are counted together. The figure describes the index comparison over that stated period; it is not a permanent forecast of every future year.

Higher turnover can increase implementation costs through bid-ask spreads, market impact, commissions where applicable, and taxable capital-gains distributions. The amount an investor actually pays depends on the fund’s execution, assets, liquidity, portfolio activity, expense ratio, account type, and tax situation. An index’s turnover number is not the same as a fund’s total cost.

Volatility and drawdown considerations

Vanguard describes market-cap weighting as potentially less volatile than equal weighting because the largest companies have often been less volatile than smaller companies. Equal weighting’s greater exposure to smaller constituents can therefore produce larger short-term swings in some periods.

That relationship is not a law of markets. Volatility changes with valuations, sector leadership, interest rates, and the behavior of individual companies. A cap-weighted index can become riskier when a few highly valued stocks dominate it, while an equal-weight index can suffer when smaller constituents or its overrepresented sectors weaken together. Compare both the volatility you can tolerate and the type of concentration you are trying to reduce.

What the historical record can and cannot tell you

S&P Dow Jones Indices reports that the equal-weight index produced higher total returns over more than two decades of live history since its 2003 launch and in backtests extending to the 1970s. The same FAQ attributes more than half of the historical excess return to greater weight in smaller S&P 500 constituents and related factor exposures.

Those results cover defined historical periods and a particular index methodology. Backtested performance is not live-fund performance, and neither backtests nor the post-2003 record predicts future returns. The same smaller-company, value, sector, and turnover exposures that helped in some periods can detract in others. Use the history to understand how the rule behaved, not to assume that the spread will repeat.

Index results are not the same as fund results

An index is a calculation. A fund that tracks it has an expense ratio, portfolio-management processes, trading costs, cash flows, securities-lending practices, tax distributions, and a tracking difference. Two funds following similar indexes can produce different investor outcomes.

Before investing, read the current prospectus, shareholder report, holdings file, and fee schedule. Check:

  • the exact index name and methodology version;
  • the expense ratio and whether it is temporary or recurring;
  • historical tracking difference rather than relying only on the stated expense ratio;
  • average bid-ask spreads, trading volume, and assets for the share class you can buy;
  • how often the fund trades and whether it has distributed capital gains;
  • whether the fund is suitable for your account’s tax treatment and jurisdiction.

S&P Dow Jones Indices reported approximately USD 95 billion in global ETF assets tracking the S&P 500 Equal Weight Index in 2025. That is a 2025 asset figure, not a current assets-under-management quote for any individual fund and not evidence that a particular product is available in your country.

A practical decision framework

Choose market-cap weighting when your priority is market representation

A market-cap-weighted fund may fit an investor who wants the portfolio to follow the aggregate value of the eligible companies, prefers lower index turnover, and does not want a deliberate tilt toward smaller constituents or value characteristics. It also avoids the need to rebalance merely because one holding has appreciated relative to the rest.

Choose equal weighting when your priority is limiting mega-cap influence

An equal-weighted fund may fit an investor who is uncomfortable with a few very large companies dominating a broad index and accepts quarterly resets, higher turnover, potentially higher volatility, and changing sector exposure in exchange for that reduction in single-stock concentration.

Consider a combination only after identifying the exposure you want

Holding both approaches can produce an intermediate exposure, but it does not automatically solve concentration. Calculate the combined weights of the largest companies, sector totals, and factor exposures across all your accounts. A blend is useful only if it matches a defined allocation objective rather than serving as a substitute for checking the portfolio.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How to compare an equal-weight fund with a cap-weighted fund

  1. Define the risk you want to reduce. Decide whether the concern is one company, a sector, a factor, or the whole portfolio. Equal weighting is most directly aimed at the first.
  2. Confirm the parent universe. Verify that both funds track the same constituents or genuinely comparable indexes. A fund can be equal weighted while using a different universe, country, size range, or sector rule.
  3. Read the rebalance rule. Record the reset frequency, target weight, treatment of additions and deletions, and any buffers or transition rules. For the S&P 500 Equal Weight Index, the stated reset is quarterly at approximately 0.2% per constituent.
  4. Measure current concentration. Compare the top 10 holdings, the largest holding, sector totals, and the Herfindahl-style concentration measure if your platform provides one. Review both the fund and your total portfolio.
  5. Compare implementation costs. Look at expense ratio, historical tracking difference, turnover, spreads, trading volume, and tax distributions. Do not treat the index’s turnover as the fund’s complete cost.
  6. Test your tolerance for tilts. Ask whether you can stay invested if smaller-company or value exposure trails the market-cap benchmark for an extended period.
  7. Check account and tax consequences. In a taxable account, turnover and distributions can matter differently than in a tax-advantaged account. Confirm the rules that apply to your country and account.
  8. Review periodically, not emotionally. Revisit the fund when its methodology, fees, liquidity, tracking, or your portfolio objective changes. Avoid switching solely because one weighting method led over a short period.

Common mistakes to avoid

  • Calling equal weight “safer” without qualification. It reduces individual-company concentration but can be more volatile and can fall with the broader equity market.
  • Assuming equal company weights mean equal sector weights. The number and size of companies in each sector determine aggregate sector exposure.
  • Treating historical outperformance as a forecast. The reported advantage since 2003 and in earlier backtests reflects particular factor and size exposures during those periods.
  • Ignoring fund-level costs. Index methodology does not tell you the exact expense ratio, spread, tracking difference, or tax distribution of a fund.
  • Using the 0.2% figure as a permanent daily weight. It is the approximate post-rebalance target; prices cause weights to drift until the next reset.
  • Confusing the index with “500 companies” in every data file. S&P Dow Jones Indices reported 503 constituents as of December 31, 2025. Index share lines and corporate structures can make the number of securities differ from the shorthand label.
  • Checking only one account. Other funds, employer shares, or individual stocks may recreate the same mega-cap exposure.

Bottom line

For the narrow question of reducing concentration in a handful of dominant companies, equal weighting is the more direct tool: it resets constituents to approximately equal positions and limits any one S&P 500 company’s immediate influence. The price is a different portfolio, not a free diversification upgrade. You accept greater relative exposure to smaller constituents, possible value and sector tilts, more than five times the cited two-way turnover in Vanguard’s 10-year comparison, and the possibility of higher volatility and trading-related costs. Market-cap weighting remains the cleaner choice when your goal is to represent the market’s float-adjusted values with less maintenance. Compare the exact fund, your total portfolio, and your tax circumstances before choosing.
