Is It Better to Buy Individual Stocks or a Diversified Index Fund?

For many people who want broad stock-market exposure, a diversified, low-cost index fund is the simpler starting point: one fund can hold many securities without requiring you to choose and monitor every company. Individual stocks provide direct control and the possibility of outperforming a benchmark, but a portfolio of only a few companies carries much more company-specific risk and requires you to build and maintain diversification yourself.

Neither choice guarantees a gain. A fund can fall when markets decline, can be concentrated despite holding many securities, and can trail its index after fees and trading costs. The suitable choice depends on your goal, time horizon, risk tolerance, account and tax circumstances, costs, and willingness to research and monitor investments. This is general educational information, not an individualized recommendation.

The short answer

Choose a diversified index fund when your priority is broad exposure, simple maintenance, and reducing the effect that one company can have on your portfolio. Consider individual stocks only if you understand the businesses, accept larger swings and the possibility of permanent loss in a holding, and have a deliberate plan for diversification and monitoring.

The phrase “index fund” is not a guarantee of breadth or low cost. A sector, thematic, equal-weighted, or otherwise narrow index may own many securities while still concentrating your exposure. Read the fund’s index methodology and holdings rather than relying on its name.

What you are actually buying

Individual stocks

Buying an individual stock gives you an ownership interest in one public company. You choose the issuer, the number of shares, and when to buy or sell. Your result depends heavily on that company’s earnings, balance sheet, competitive position, management, industry, regulation, and valuation. If several holdings share the same industry, country, customer base, or economic sensitivity, they can decline together even though they are different companies.

The U.S. Securities and Exchange Commission cautions that investing heavily in any single stock can be risky. Owning a handful of names is not automatically diversified; diversification requires considering issuers as well as sectors, geographies, business models, and other shared exposures.

Diversified index funds

The SEC defines an index fund as “a type of mutual fund or exchange-traded fund that seeks to track the returns of a market index.” You cannot buy an index itself. The fund is the investable vehicle that owns securities intended to represent that index.

Some funds hold every security in an index. Others use representative sampling. Many indexes weight companies by market capitalization, which gives the largest companies the largest positions; other indexes use different rules. Two funds that both call themselves broad-market funds can therefore have different holdings, concentration, turnover, and results.

How diversification changes risk

What diversification can reduce

A broad basket spreads the effect of an issuer-specific event. If one company suffers a product failure, accounting problem, lawsuit, or bankruptcy, its weight in a genuinely diversified fund may be small enough that the overall portfolio is not dominated by that event. An investor selecting stocks must create this protection by owning enough companies across genuinely different exposures and by reviewing the mix over time.

What diversification cannot remove

Diversification does not eliminate market risk. Shares in many companies can fall together during a recession, interest-rate shock, geopolitical event, or broad repricing of risky assets. A fund can also be less diversified than expected if a few large companies make up a substantial portion of its assets, if multiple funds hold the same names, or if the index is limited to one sector or theme.

Before purchasing, look through to the actual holdings and weights. The SEC advises investors to understand how a non-traditional index is constructed because indexes can overlap or weight securities in unexpected ways.

Costs, implementation, and returns

Costs of an index fund

A fund’s expense ratio is deducted from assets, reducing the return that remains invested. Other costs can include trading expenses inside the fund, bid-ask spreads for an exchange-traded fund, and any account or transaction charges. The SEC’s July 23, 2025 bulletin states that “Fees and expenses reduce the value of your investment return.” Fund prospectuses show a standardized fee-and-expense table; use it rather than assuming every index fund is inexpensive.

Passive funds often trade less frequently than actively managed funds, which can help keep costs down. However, the SEC explicitly notes that not every index fund costs less than every actively managed fund. Compare the particular products you are considering.

Costs of individual stocks

Stock purchases and sales may involve commissions, spreads, exchange fees, or other charges, depending on the broker, order type, trading frequency, and account. Even when a broker advertises commission-free trading, the spread and the cost of frequent trading still matter. Research time is also a practical cost: selecting companies, reading disclosures, tracking news, and deciding when to rebalance or sell require ongoing effort.

Why an index fund can trail its index

An index fund seeks index-like returns before costs, not a perfect match. Expense ratios, trading costs, sampling rather than full replication, cash balances, rebalancing timing, and other implementation differences create tracking error. Check the fund’s reported performance against its benchmark over several periods and read the explanation of how it tracks the index.

What the performance evidence does—and does not—show

S&P Dow Jones Indices’ SPIVA U.S. Year-End 2025 report found that 79% of active large-cap U.S. equity funds underperformed the S&P 500 in 2025, compared with 65% in 2024. These are one-year figures for a defined category of professionally managed U.S. funds measured against that specific index.

The statistic is not a result for every individual stock investor. It does not prove that 79% of people who pick stocks underperform, that every index fund wins, or that a one-year outcome predicts the future. An investor’s actual result also depends on the fund selected, fees, taxes, trading behavior, timing, and account structure. Use the evidence as context for the difficulty of beating a benchmark, not as a personal forecast.

Questions to answer before choosing

What is the goal and time horizon?

Money needed soon has less capacity to absorb a large market decline than money intended for a distant goal. Define the purpose of the account and when withdrawals might begin before choosing a security. A long horizon does not make losses impossible; it simply changes how much time you may have to recover from them.

How much volatility and loss can you tolerate?

Ask whether you could continue following a plan after a holding lost a large portion of its value. Individual stocks can experience company-specific collapses that a broad fund may dilute. A broad fund can still suffer a substantial market decline. Your risk tolerance should be based on both your ability to withstand loss and your ability to keep the money invested.

How much work will you do?

Direct stock ownership requires a process for researching companies, setting position sizes, monitoring new information, and deciding when a thesis has changed. An index fund delegates constituent selection and rebalancing to the fund’s rules, but you still need to review the fund, its costs, its holdings, and its fit with your plan.

What are the account and tax considerations?

The same investment can produce a different result depending on the account type, tax treatment, trading activity, and your location. Review those consequences with a qualified tax or financial professional when they are material. Do not choose solely on a headline return that ignores taxes and costs.

How to evaluate a particular index fund

  1. Read the prospectus. Confirm the fund’s objective, benchmark, replication method, expense ratio, trading practices, and stated risks.
  2. Inspect the index methodology. Determine whether the index is broad or limited, how constituents qualify, how often it rebalances, and how weights are assigned.
  3. Review current holdings and concentration. Note the number of securities, the largest positions, sector and geographic weights, and whether several holdings dominate the result.
  4. Check overlap. Compare the fund with other funds and securities you already own. Multiple products can contain the same large companies, leaving you less diversified than the number of funds suggests.
  5. Compare all costs. Use the standardized fee table and account-level transaction information. FINRA’s Fund Analyzer is identified by the SEC as a tool for comparing mutual-fund and ETF costs.
  6. Compare tracking results. Look at how closely the fund has followed its benchmark after expenses and whether the prospectus explains persistent differences.
  7. Read the latest shareholder report. It can reveal portfolio changes, turnover, material risks, and operating details that a name or marketing description does not show.

How to build an individual-stock approach responsibly

  1. Write an investment thesis. State what the company does, why it may create value, what could invalidate your view, and which facts you will monitor.
  2. Study primary disclosures. Review financial statements, regulatory filings, debt obligations, cash flow, competitive risks, and management discussion rather than relying only on headlines.
  3. Set a position-size limit before buying. A limit prevents one idea from silently becoming the portfolio. The appropriate limit depends on your circumstances; the key is to decide it in advance.
  4. Map shared exposures. List each holding’s sector, geography, major customers, suppliers, and economic sensitivities. Reduce unintended clusters instead of counting company names.
  5. Define monitoring and sell rules. Decide how often you will review results and which developments would cause you to reduce or exit a position. A falling price alone is not a complete rule.
  6. Account for trading and tax effects. Frequent changes can increase costs and may have tax consequences. Keep records so your after-cost, after-tax result is measurable.

Individual stocks versus a diversified index fund

Consideration Individual stocks Diversified index fund
Diversification Must be deliberately built across issuers and shared exposures; a small portfolio can be highly concentrated. Can spread exposure across an index, but breadth and concentration depend on the index rules and actual holdings.
Research and maintenance You select companies, determine weights, monitor developments, and decide when to replace holdings. The methodology determines constituents and weights; you review the fund and strategy rather than selecting every constituent.
Costs Trading costs depend on broker, frequency, order execution, and account. Expense ratio, trading costs, spreads, and tracking effects reduce returns; check the specific fund.
Expected result relative to a benchmark Can diverge substantially because of company selection and portfolio weights. Seeks benchmark-like performance but can underperform because of fees, trading, sampling, and tracking error.
Main risks Issuer-specific events can dominate a concentrated portfolio, along with broad market risk. Underlying-security risk, market risk, index-construction risk, concentration, and implementation differences.
Control You choose each company and its weight. You choose the fund and its strategy; the fund’s rules set constituent selection and weights.

Common mistakes to avoid

  • Equating “many holdings” with broad diversification. A sector or thematic fund can be narrow, and a market-cap-weighted fund can be dominated by its largest names.
  • Assuming all index funds are cheap. Compare the actual expense table and transaction costs.
  • Ignoring overlap. Several funds may own the same companies and create hidden concentration.
  • Treating the SPIVA figure as proof about individual investors. It describes active large-cap U.S. equity funds in specified years, not every stock picker.
  • Judging only by a recent return. One period does not establish a durable advantage or forecast your future result.
  • Forgetting tracking error. A fund can lag its index even when its strategy is working as designed.
  • Trading without a plan. Frequent decisions can add costs, taxes, and behavior-driven mistakes without improving diversification.

A practical decision rule

If you want a core holding that requires little security-by-security research, start by examining a genuinely broad index fund, its concentration, costs, tracking history, and overlap with your other investments. If you want to select companies directly, treat that as an active process: research each issuer, cap position sizes, diversify across independent exposures, and schedule reviews.

Some investors use both approaches, but combining them does not automatically improve diversification. A collection of individual stocks alongside a fund can increase exposure to the fund’s largest holdings or to one industry. Measure the total portfolio, not each account or product in isolation.

The better choice is therefore not a universal winner. It is the strategy whose risks, costs, required work, and expected exposure you understand and can follow through the market’s inevitable declines.
