Invoice Financing vs. a Business Line of Credit: Which Fits a Payment Gap?

Choose invoice financing when a specific cash shortfall is caused by customers paying invoices later than your business needs the money; consider a business line of credit when you need revolving access for broader or recurring liquidity needs. Neither is automatically cheaper or better. The fit depends on the written offer’s costs, repayment triggers, collateral, eligibility rules, and how customer payments are handled. This article covers U.S. small-business financing; actual terms are lender- and contract-specific.

How the two options work

Invoice financing advances money against unpaid invoices

Invoice financing ties funding to eligible unpaid customer invoices. The advance amount and which invoices qualify depend on the provider’s terms. In the arrangement described by the U.S. Small Business Administration (SBA), the customer pays the business, which keeps control of its sales ledger and collections.

Do not assume every product marketed as invoice financing works this way. Factoring is a distinct receivables arrangement: the SBA contrasts it with invoice financing by saying the customer pays the factor. The Consumer Financial Protection Bureau (CFPB) describes factoring, for purposes of Regulation B, as a purchase, transfer, or sale of accounts receivable involving a legally enforceable claim for goods or services already supplied. The product’s label alone does not settle its legal characterization; the contract and applicable law matter. See the CFPB’s Regulation B interpretation.

A business line of credit provides revolving liquidity

A business line of credit gives the borrower access to funds up to a set credit limit. You draw funds as needed, subject to the credit agreement, rather than linking each draw to one unpaid invoice. The Federal Reserve describes revolving credit as a source of liquidity used as needed. The agreement determines the limit, draw conditions, repayment schedule, and any renewal or clean-up requirements. The SBA’s overview of working-capital options and the Federal Reserve’s March 2025 small-business financing comparison describe these product structures.

Which one better matches your cash gap?

Decision point Invoice financing Business line of credit
What supports access to funds Unpaid customer invoices; advance amounts and invoice eligibility vary by provider. A revolving credit limit; the contract sets the limit and draw rules.
Best-aligned cash need A delay between invoicing and customer payment that leaves cash tied up in receivables. Broader liquidity needs that may recur across payroll, inventory, or other working-capital timing.
Customer payment handling In the SBA-described financing arrangement, customers pay the business. In factoring, they pay the factor; check the actual contract. Not inherently tied to a particular customer invoice. Follow the agreement’s repayment requirements.
Repayment source Often connected to invoice proceeds under the contract. Confirm what happens if a customer pays late, disputes an invoice, or does not pay; terms are not uniform. Repayment follows the credit agreement. For its Working CAPLine, the SBA says repayment comes from converting short-term assets into cash.
Costs and fees Ask for every fee in dollars and how the amount owed changes with time or delayed payment. No directly comparable current price schedule is established by the cited sources. Ask for the rate basis, draw or maintenance fees, repayment terms, and any collateral costs. No directly comparable current price schedule is established by the cited sources; asset-based CAPLine monitoring may add lender fees.
Eligibility and documents Provider-specific. Ask how the provider evaluates invoices, customers, contracts, and other requirements; no universal threshold is established by the cited sources. Lender requirements vary. The SBA says banks typically request personal and business tax returns, bank-account information, and business financial statements for line-of-credit applications.

The SBA describes its Working CAPLine as supporting cyclical growth and recurring or short-term needs. Its repayment model relies on converting short-term assets into cash. It is one SBA product description, not a promise that every business line has the same structure.

Compare written offers, not product names

Headline rates alone may not show what financing will cost or when payments are due. The Federal Reserve cautions that small-business financing prices may be quoted differently from consumer-credit disclosures. Ask each provider for a written explanation of the full cost and the events that change it.

  • Eligibility and documentation: Ask what financial records, invoices, customer details, or other documents the provider requires, and which conditions could reduce the amount available.
  • Late-payment and default terms: Read the consequences of late repayment, a disputed invoice, or customer nonpayment rather than assuming the provider bears that risk.

A practical way to decide

  1. Identify the cause. Is the shortfall tied to one or more unpaid invoices, or does it recur across ordinary operating needs such as payroll and inventory?
  2. Forecast the gap. Estimate when cash is realistically expected to arrive and how much you need until then. Avoid borrowing more or for longer than the forecasted gap requires.
  3. Get complete written offers. Ask for all charges in dollars, payment dates or triggers, collateral and guarantees, and the treatment of late, disputed, or unpaid invoices.
  4. Clarify the invoice arrangement. Determine whether the product is an advance or loan secured by receivables, or a purchase of receivables; establish who collects and who bears nonpayment risk. Contract terms and applicable law matter more than the marketing label.
  5. Stress-test repayment. Compare the cash left after fees with a realistic forecast of operating costs and incoming payments. If neither offer leaves enough room to run the business, look at other working-capital approaches rather than using financing to mask a structural cash shortfall.

Bottom line by situation

  • Consider invoice financing when a defined receivables delay is the main source of the gap and the invoice-linked repayment and collection terms work for your business.
  • Consider a line of credit when you need revolving access for broader or recurring cash-flow needs and can meet the agreement’s repayment requirements.
  • Compare both—or neither when costs, repayment pressure, or risk allocation are unclear or would leave too little cash for operations.
