Index Funds vs ETFs: Which Is Better for Long-Term Indian Investors?

Neither is automatically better. Both an index mutual fund and an ETF can give you exposure to an index; the key difference is how you buy and sell. Index mutual funds use the mutual-fund process and transact at NAV, while ETFs trade on an exchange at a market price that changes during trading. For a long-term investor, the practical choice depends on the specific products’ costs and tracking records, plus whether NAV-based transactions or exchange trading better fits your routine.

What is the difference between an index fund and an ETF?

An index mutual fund is a mutual-fund scheme designed to follow a specified index. SEBI describes index mutual funds as holding all or most of the securities in their target index, in corresponding proportions. An ETF, or exchange-traded fund, is bought and sold on a stock exchange like a share. ETFs can provide index exposure, but the label “ETF” describes how units trade; it does not by itself tell you which index or other exposure a particular ETF follows. Check the actual benchmark before comparing products. SEBI: Index Mutual Funds SEBI: Understanding Exchange Traded Fund

So, when someone asks, “Are ETFs and Index Funds the same?”, the useful answer is: they can offer similar index exposure, but they are not the same transaction format. A reader asking this question in an Indian investing discussion is a helpful example of the terminology confusion, not evidence of how common it is. Example discussion

It helps to separate two questions that are often mixed together: what does the investment hold, and how do you transact in it? The benchmark and portfolio explain the intended exposure. The fund structure and transaction route explain how you place a purchase or sale. Two products may aim at the same index while still having different costs, tracking records, and practical steps for an investor. Conversely, two products that share the words “index” or “ETF” in their names should not be assumed to follow the same benchmark.

SEBI’s description of ETFs captures the trading distinction: “Unlike regular mutual funds, ETFs trade like a common stock on the stock exchange and the price of an ETF changes as per the trading in the market takes place.” That describes how ETF units are traded; it does not establish that every ETF is more liquid, cheaper overall, or a better long-term investment than an index mutual fund. SEBI: Understanding Exchange Traded Fund

How buying and selling works in India

Index mutual funds: mutual-fund transactions at NAV

You place a purchase or redemption through the mutual-fund route. NSE describes traditional mutual-fund purchases as being made at the NAV published at the end of each trading day. That means you do not choose an intraday exchange price in the way you do with an ETF. The actual scheme and platform terms matter; the official comparison pages do not establish one universal charge schedule for every scheme or platform. NSE: Comparison of ETFs with other mutual funds

For a long-term investor, the important practical point is the transaction convention: you submit the mutual-fund transaction and it is processed through the scheme’s NAV-based process, rather than by selecting a price from live exchange trading. The cited comparison does not mean every scheme or platform has identical terms, so check the specific product and route you plan to use for applicable minimums, charges, and transaction conditions. Do not infer a universal fee schedule from the fact that the investment is an index mutual fund.

If you are comparing an index fund with an ETF, make the comparison using the same intended contribution or withdrawal pattern. A cost that applies to one account or platform may not apply to another, and the official pages do not provide a single figure that can be used for every investor. The useful next step is to verify your own scheme and platform terms, then compare those with the charges that would apply to buying or selling the ETF.

ETFs: exchange orders at market prices

You place an order through exchange access, and the ETF’s market price changes as trades occur. SEBI explains that ETFs trade like a common stock on an exchange and their price changes with market trading. An order therefore executes through the exchange rather than through a mutual-fund NAV transaction. SEBI also notes that ETF units cannot be bought or sold fractionally; check the unit price and the amount you intend to invest before placing an order. SEBI: Understanding Exchange Traded Fund

Because ETF units are bought in whole units, the amount you can put to work in a particular transaction depends in part on the price of a whole unit and how much you want to invest. That is a practical consideration when planning a small contribution or trying to invest a precise amount. Do not assume you can purchase a fraction of an ETF unit to make the order match your desired amount exactly.

Exchange trading also means costs can arise beyond the fund’s ongoing expenses. SEBI notes that broker commission and demat charges may apply to ETFs, and NSE identifies broker commission as a cost for ETF investors. The pages do not set a single charge applicable to all investors, so check the charges that apply to your own account, order size, and trading frequency.

The market-price feature is also a reason not to treat “exchange-traded” as a synonym for “always easy to trade.” An ETF is accessible through an exchange, but trading activity and costs still need to be considered for the particular product. Evaluate the conditions that matter to your intended transaction instead of assuming that every listed ETF will be equally active or inexpensive to buy and sell.

Side-by-side comparison

Factor Index mutual fund ETF What it means for you
Transaction route Mutual-fund transaction; NSE describes purchases at NAV published at the end of each trading day. Exchange order; market price changes as trades occur. Choose the process that fits how you want to invest and transact.
Account and transaction charges The official pages do not establish a universal charge schedule across schemes and platforms. SEBI notes broker commission and demat charges may apply; the amount depends on the investor’s applicable charges. Compare the costs you would actually pay, not a generic estimate.
Unit size Not stated as a universal feature in the cited comparison pages; check the scheme and platform’s applicable minimums. SEBI says ETF units cannot be bought or sold fractionally. For an ETF, check the cost of at least one whole unit before deciding how to invest.
Index exposure SEBI says an index mutual fund holds all or most securities in its target index in corresponding proportions. An ETF may provide index exposure; check the specific ETF’s stated benchmark. Compare products only when they follow the same index and provide the exposure you want.
Tracking Returns can differ from the index because of expenses or operational inefficiency. Tracking the index is also an objective, not a guarantee of an exact match. Compare the actual products’ tracking records over matching periods.
Additional comparison points Expense ratio, tracking difference, tracking error, and scheme details. Expense ratio, tracking difference, tracking error, trading conditions, and applicable transaction charges. A lower stated expense ratio alone does not establish which will deliver the better investor outcome.

The table is a decision aid, not a ranking. Some differences are structural: an ETF trades on an exchange and an index mutual fund follows the mutual-fund transaction route. Other differences, such as expenses and tracking, are specific to the schemes being compared. A conclusion based on one product’s expense ratio or one ETF’s trading conditions should not be generalized to every product in that format.

How to compare long-term costs and tracking

Start with the same benchmark

First confirm that both products follow the same index. Two products with different benchmarks are not a clean comparison, even if both are described as index products. Check the scheme or ETF documents for the stated benchmark and confirm that the exposure suits your objective. An index label is not enough to establish that two funds are interchangeable.

Once you have confirmed the benchmark, compare like with like: the same index, the same kind of exposure, and matching reporting periods. Otherwise, a difference in returns may reflect a different benchmark or comparison window rather than the relative implementation of the same index. This is why checking the product documents is more useful than comparing names or broad categories alone.

Look beyond the expense ratio

The expense ratio is relevant, but it is only one part of the comparison. A product’s returns may diverge from its benchmark because of expenses and other operating factors. NSE identifies inflows and outflows, corporate actions, index changes, cash held for liquidity, and expenses among factors that can affect tracking error. A lower expense ratio does not by itself prove that a product tracked its index more closely. NSE: Tracking Error

Use the expense ratio as one input, then inspect the disclosed tracking record and the transaction costs that apply to your route. For an ETF, include applicable brokerage and demat charges and consider its trading conditions. For an index mutual fund, understand the NAV-based process and check any scheme- or platform-specific charges. The comparison should reflect your own intended account and transactions, not an assumed charge that may not apply to you.

It is also useful to distinguish recurring product-level expenses from costs associated with making a transaction. The information cited here supports comparing the expense ratio and the potential ETF brokerage and demat charges; it does not supply a universal amount for any of them. Avoid making a numerical cost comparison unless you have current, comparable figures for the specific products and the charges relevant to your situation.

Understand tracking difference and tracking error

  • Tracking difference is the annualized return difference between a fund and its benchmark. It helps show how far the fund’s return was from the index over a stated period.
  • Tracking error describes the variability of the gap between portfolio returns and benchmark returns. SEBI describes it as the standard deviation of those return differences over a period. It is not a prediction that a fund will beat or exactly match its benchmark. SEBI: Understanding Tracking Error

These measures answer related but different questions. Tracking difference summarizes the size and direction of the return gap over a period; tracking error describes how variable the gap has been. Neither should be read as a promise about future performance. In particular, a tracking-error figure is not a target return and does not show that a fund will outperform its benchmark.

Use the same benchmark and comparable reporting periods when looking at these figures. A single period may not describe how a product behaves across different market conditions. Check what period the scheme reports and whether the figures are calculated on a comparable basis; do not treat a tracking-error number as a return forecast.

If one product reports a more favorable figure, confirm that the underlying period and benchmark really match the other product’s figures before drawing a conclusion. NSE’s list of factors—including inflows and outflows, corporate actions, index changes, cash held for liquidity, and expenses—also explains why tracking may not be identical from one product or period to another. The figures are evidence to examine, not a guarantee that a past gap will continue.

Include the way you transact

For an ETF, consider exchange trading conditions as well as the brokerage and demat charges applicable to you. An ETF’s exchange access does not establish that every ETF is equally easy or inexpensive to trade. Evaluate the trading activity and costs of the specific ETF rather than assuming that an ETF always has better liquidity or lower total cost. For an index mutual fund, understand the NAV-based transaction process and verify any scheme- or platform-specific charges before comparing totals.

Think through both sides of your likely use: how you expect to invest and how you might eventually redeem or sell. ETF costs and execution considerations can arise when trading on the exchange; a mutual-fund transaction uses the scheme’s NAV-based process described by NSE. Your comparison should include the actual charges and conditions of the account and products you would use. If you do not have those details, avoid declaring one format cheaper.

A practical decision process

  1. Choose the exposure first. Identify the index you want to follow, then confirm that each product under consideration names that same benchmark.
  2. Compare actual scheme information. Review each product’s expense ratio, tracking difference, tracking error, and other relevant scheme details for matching periods. Do not use a general claim about “ETFs” or “index funds” as a substitute for product-level information.
  3. Work out the ETF transaction route. Check the ETF’s unit price, exchange trading activity, and the brokerage and demat charges that apply to your account and intended transaction pattern. Account for the fact that ETF units are not fractional.
  4. Check the index-fund route. Confirm how your chosen scheme and platform handle purchases and redemptions, and verify their applicable charges. Purchases through the traditional mutual-fund process use NAV as described by NSE, rather than a selected intraday exchange price.
  5. Choose the process you can follow consistently. If you prefer mutual-fund transactions at NAV, an index mutual fund may suit that process. If you want to place exchange orders and are prepared to account for execution and account charges, an ETF may suit yours. These are process-based distinctions, not a promise that one format will perform better.

Before deciding, write down the exact products you are comparing and the benchmark each follows. Then note the reporting period for each tracking figure and the actual costs you can verify. This small checklist reduces the risk of comparing a broad category against one scheme, or an ETF’s expense ratio against an index fund’s total costs without including relevant transaction charges.

Finally, consider whether you are comfortable with the transaction steps. The mutual-fund route uses NAV-based transactions; the ETF route means exchange orders and whole units, with applicable brokerage and demat charges to check. Choosing a process that is understandable and workable for you is a reasonable basis for a decision when neither structure has a universal advantage established by the available product-level facts.

Common mistakes to avoid

  • Choosing on expense ratio alone. Compare tracking difference and tracking error too; expenses are only one influence on the return gap.
  • Assuming an ETF always costs less. Add applicable brokerage and demat charges to the comparison, and inspect trading conditions for the particular ETF.
  • Assuming exchange access guarantees easy trading. Exchange listing does not establish that every ETF is equally active or inexpensive to trade.
  • Comparing different benchmarks. Differences in index exposure make a direct cost or tracking comparison less meaningful.
  • Expecting fractional ETF purchases. SEBI says ETF units cannot be bought or sold fractionally; check the amount needed for a whole unit.
  • Assuming either format exactly matches its index. Tracking can differ from the benchmark. Examine the product’s disclosed record rather than treating index exposure as a guarantee of identical returns.

Another common analytical mistake is to treat a category-level statement as though it settles the choice between two actual schemes. “ETF” describes an exchange-traded format; it does not identify the benchmark, trading conditions, expense ratio, or tracking record of a particular product. “Index mutual fund” similarly does not tell you how closely a specific scheme tracked its index. Verify product details rather than relying on the label.

Do not equate a lower tracking-error figure with a higher return, either. Tracking error measures variability in the return gap, while tracking difference conveys the annualized gap over a period. Look at both definitions and the matching reporting windows, and remember that neither figure guarantees a future result.

What this comparison does not settle

There is no current scheme-level winner established here: deciding that would require current, comparable data for particular products following the same index, alongside a defined investor context. The cited official sources establish differences in transaction mechanics and potential costs, not a universal advantage in performance, liquidity, or total cost.

This comparison also does not establish a tax advantage for ETFs or index mutual funds across Indian asset classes, holding periods, or individual circumstances. Do not infer a tax result from the product format alone; check the current rules that apply to the specific investment and your situation before acting.

Nor is there a single cost or return figure that can safely stand in for every investor’s experience. The relevant charges depend on the product and route, and the tracking record belongs to the specific scheme and benchmark over a particular period. If you want a product-level answer, gather current details for two comparable options and assess them against the same index, periods, and transaction assumptions.

Frequently Asked Questions

Are ETFs and index funds the same?

Not exactly. Both can provide exposure to an index, but an index mutual fund is transacted through the mutual-fund process at NAV, while an ETF trades on an exchange at a market price that changes as trading occurs. Check the actual benchmark to confirm that two products provide comparable exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Which is better for long-term investing in India: an index mutual fund or an ETF?

There is no universal winner. Compare products following the same index by expense ratio, tracking difference, tracking error, and relevant transaction costs. Then decide whether NAV-based mutual-fund transactions or exchange orders better fit your investing process.

Do ETFs always have lower costs than index mutual funds?

No such general conclusion is established. For an ETF, SEBI notes that broker commission and demat charges may apply; mutual-fund scheme and platform charges also need to be checked. Compare the costs that apply to your specific products and account, alongside their tracking records.

Can I buy a fraction of an ETF unit?

SEBI says ETF units cannot be bought or sold fractionally. Check the price of a whole unit and whether it fits the amount you intend to invest.

What is tracking error, and is it the same as tracking difference?

No. Tracking error measures the variability of the return gap between a portfolio and its benchmark; SEBI describes it as the standard deviation of those differences over a period. Tracking difference is the annualized return difference. Neither is a promise of future performance or a prediction that the fund will beat its index.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Should I compare products that follow different indices?

Not as though they were interchangeable. First identify the exposure you want, then compare products that follow the same benchmark and use matching reporting periods for tracking information.

Does an ETF’s exchange listing mean it will be easy or inexpensive to trade?

Not necessarily. Exchange access does not establish that every ETF is equally active or inexpensive to trade. Consider the trading conditions of the specific ETF and the brokerage and demat charges that apply to you.

Are ETFs taxed more favorably than index mutual funds in India?

A tax advantage cannot be inferred from the product format alone. Tax treatment can depend on the investment category, holding period, and individual circumstances, so check current rules applicable to the specific investment and your situation.

The Bottom Line

Both index mutual funds and ETFs can provide index exposure, but they use different transaction routes. Compare actual products that follow the same benchmark, examine expense ratios and tracking records over comparable periods, and include the costs and conditions that apply to your account. Choose NAV-based mutual-fund transactions or ETF exchange trading according to the process you can use consistently—not on a blanket claim that one format is always cheaper or better.
