Index funds vs actively managed funds: Which is better for long-term investors?

For many long-term investors, a diversified, low-cost index fund is the strongest default. It is designed to track a market benchmark rather than depend on a manager’s ability to outperform it after fees. That does not make every index fund suitable, or every active fund inferior. The right choice depends on the fund’s objective, benchmark, total cost, holdings, risks, trading behavior, tax setting and fit with your goals.

An actively managed fund can outperform its benchmark, but that outcome is uncertain. Compare the specific funds you could actually buy instead of choosing from the labels alone.

What an index fund does

The U.S. Securities and Exchange Commission (SEC) defines an index fund as a mutual fund or exchange-traded fund that seeks to track a specified market index. A fund may hold every security in the index, a representative sample, or use derivatives to obtain the desired exposure. Its goal is generally to deliver the index’s return minus the fund’s costs and the effects of tracking differences.

For example, a fund tracking a broad U.S. stock index is not trying to decide which individual company will beat the market. It follows the index provider’s rules for which securities belong in the index and how they are weighted. When those rules change, the fund adjusts its portfolio. The index label is only a starting point: two funds with similar names can have different benchmarks, country exposure, concentration and fees.

You can read the SEC’s explanation of index funds, their structures and their risks at Investor.gov’s index-fund guide.

How an index is built matters

An index may weight companies by market capitalization, revenue, equal weight, dividends, volatility or another rule. A “technology index,” for instance, may be narrowly concentrated in one sector rather than diversified across the whole stock market. A fund can also use sampling instead of holding every constituent. Review the methodology and the fund’s actual holdings before treating an index as broadly diversified.

What an actively managed fund does

An actively managed fund pursues a stated investment objective through manager-selected investments. The portfolio team can buy and sell securities without mechanically following an index, subject to the strategy disclosed in the prospectus. The manager may seek to outperform a benchmark, reduce losses, generate income, preserve capital or combine several objectives.

Active management can therefore look very different from one fund to another. A large-company stock fund, a short-term bond fund and a global value fund may all be active, yet have different holdings, turnover, risks and benchmarks. “Active” describes the decision process, not a promise of higher returns.

The SEC’s overview of mutual funds explains how objectives, expenses, risks and portfolio policies are disclosed in fund documents: Investor.gov’s mutual-fund guide.

Index versus active: the practical differences

Question Index fund Actively managed fund
Primary objective Seek to track a named index, before or after costs. Pursue a stated objective through manager-selected investments; may seek to outperform a benchmark.
Security selection Determined mainly by index rules; the fund may hold all securities or a sample. Portfolio managers decide what to buy, hold and sell within the stated strategy.
Trading pattern Usually changes when the index changes or when the portfolio needs to manage cash and flows. Can trade whenever the manager’s view, risk limits or portfolio needs change.
Costs Often lower, but the actual expense ratio and other charges must be checked. May have higher management and trading costs, although some active funds are inexpensive.
Performance target Close performance to the benchmark, less fees and tracking differences. Results relative to its objective and benchmark; outperformance is possible but not assured.
Main selection risk Choosing an unsuitable or concentrated index, or accepting tracking error. Choosing a manager or process that fails to add enough value to cover its costs.

Why fees can decide the outcome

Every dollar spent on fund expenses is a dollar that is not left invested. The SEC notes that when two funds have identical investment performance, the lower-cost fund generally produces the higher investor return. Costs compound over time because the amount removed is no longer available to earn future returns. See the SEC’s investor bulletin on fund fees and expenses at Investor.gov’s updated fee guidance.

Costs to identify in the prospectus

  • Expense ratio: the fund’s ongoing operating expenses expressed as a percentage of assets.
  • Management and administration charges: compensation and operating costs included in the expense table.
  • Trading costs: commissions, spreads and market-impact costs associated with buying and selling securities. These may not appear as a single line in the expense ratio.
  • Share-class charges: some mutual-fund share classes carry distribution, service or account-level charges.
  • Transaction or account fees: charges imposed by the fund or the platform for purchases, sales, exchanges or account maintenance.
  • Temporary waivers: a stated expense waiver can reduce the current cost but may expire or be recouped under the prospectus terms.

Do not assume that every index fund is cheaper than every active fund. Compare the actual fee tables for the funds available in your account. A higher-cost fund must produce better gross results merely to leave you with the same net return as a lower-cost alternative.

What the latest performance evidence shows—and does not show

S&P Dow Jones Indices’ U.S. Year-End 2025 SPIVA scorecard, published March 3, 2026, reports that 79% of active large-cap U.S. equity funds underperformed the S&P 500 in calendar 2025. The scorecard says this was worse than the 65% underperformance rate in 2024 and the fourth-worst year for active large-cap managers in its 25-year SPIVA history. The report is available at S&P Dow Jones Indices’ SPIVA U.S. Year-End 2025 scorecard.

That statistic is useful evidence about one category, one benchmark and one calendar year. It is not a forecast for 2026, proof that every active fund will underperform, or evidence about bond funds, international funds, private assets or investors outside the United States. A long-term comparison should use the relevant category and benchmark, multiple time periods and, where available, information about funds that merged or closed rather than only today’s survivors.

Why one-year rankings are weak decision tools

  • A manager may follow a strategy that is intentionally different from the benchmark, so the benchmark may not be an appropriate comparison.
  • One market regime can favor a particular style, sector or size of company and reverse later.
  • A fund’s current manager, fees or mandate may differ from the conditions during an earlier performance period.
  • Comparing a fund with the wrong category can make a sound strategy look poor or a risky strategy look attractive.

Use performance to test consistency and understand behavior, not to turn the most recent winner into a permanent prediction.

How an index fund can trail its index

“Passive” does not mean “identical to the index.” The SEC identifies several reasons an index fund can lag its benchmark:

What’s actually slowing this PC down?

Pick the symptom - the matching free tool is one click away.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Expenses: the fund deducts operating costs from assets.
  • Trading and rebalancing: buying or selling when the index changes can create market-impact and other transaction costs.
  • Cash flows: subscriptions, redemptions and cash holdings can keep the portfolio from matching the index at every moment.
  • Sampling: a fund holding a representative subset may not move exactly like the full index.
  • Derivatives and implementation: derivatives, securities lending and other techniques introduce their own costs and risks.
  • Tracking error: the variability of the difference between the fund’s return and the index’s return.
  • Underlying-market risk: the fund remains exposed to losses in the securities that make up the index.

Check both the fund’s stated tracking objective and its historical tracking difference. A low fee is helpful, but a fund with persistent implementation problems may not deliver the exposure you expect.

Turnover, taxes and account type

Passive strategies usually trade less than active strategies. The SEC says that lower trading activity can mean fewer transaction costs and more favorable income-tax consequences. Those are general tendencies, not guarantees. An index fund can trade substantially when its index rebalances, and an active fund may trade relatively little.

Tax results depend on the fund’s distributions, the securities sold, your holding period, your tax bracket and whether the investment sits in a taxable or tax-advantaged account. In a taxable account, inspect the fund’s history and policy for capital-gains distributions, not just its headline return. In a retirement or other tax-advantaged account, the timing and character of distributions may matter differently, but account rules still apply.

Questions to ask about turnover

  • What is the fund’s reported portfolio turnover rate?
  • Has turnover changed materially under the current manager or mandate?
  • Does the strategy routinely realize short-term gains?
  • Are distributions likely to be inconvenient for your account or tax plan?
  • Would a similar exposure be available through a fund with a simpler implementation?

For an individual tax decision, use the fund’s current shareholder report and applicable tax rules, and seek qualified tax advice when the consequences are significant.

Diversification is about holdings, not the label

An index fund may be broad, but it can also be narrowly focused. Market-capitalization weighting can place a large share of assets in the biggest companies. A sector, country, factor or thematic index can expose you to a small group of industries or economic conditions. An active fund may hold more securities than a narrow index, or it may be highly concentrated in a manager’s strongest ideas.

Open the latest holdings report and examine:

  • the number of positions and the percentage in the ten largest;
  • sector, country, currency and company-size exposure;
  • the quality, maturity and duration of bonds, when applicable;
  • overlap with other funds already in your portfolio;
  • cash, derivatives and securities-lending practices;
  • restrictions that could prevent the fund from holding the exposure you expect.

Two funds can both claim to provide “global” or “income” exposure while carrying very different risks. Your portfolio’s overall diversification matters more than the category name on one fund.

A decision framework for choosing between two real funds

Use this process whenever you are comparing an index fund with an active alternative. It works for mutual funds and exchange-traded funds, although trading mechanics and transaction charges differ by account and platform.

  1. Write down the job the fund must do. State the goal, time horizon, required liquidity, desired income and the amount of loss you could tolerate without abandoning the plan. A fund for a long-term retirement allocation has a different job from a short-term cash reserve.
  2. Identify the benchmark or objective. Record the exact index name for the passive fund and the stated objective and benchmark for the active fund. Ask whether each benchmark measures the exposure you actually want.
  3. Read the prospectus fee table. Capture the expense ratio, waivers, share-class charges, purchase or redemption fees and any account-level costs. Compare like with like, including the same currency and share class.
  4. Inspect current holdings. Check concentration, sectors, countries, credit quality, duration and overlap with your other investments. Do not infer diversification from the word “index.”
  5. Review comparable performance. Use the same category, benchmark, currency and time periods. Look at calendar-year and longer-horizon results, while noting changes in managers, mandates and fund structure.
  6. Measure tracking or active deviation. For an index fund, review tracking difference and tracking error. For an active fund, examine how far returns and holdings have departed from the benchmark and whether that departure is intentional.
  7. Check turnover and distributions. Consider trading activity and the likely tax effect in your specific account. A lower-turnover fund is not automatically better if it has the wrong risk exposure.
  8. Read the risk disclosures. Look for concentration, liquidity, derivatives, leverage, currency, credit, interest-rate and market risks that could affect your ability to hold the fund through a downturn.
  9. Confirm practical access. Verify minimum investment, purchase rules, bid-ask spreads for an exchange-traded fund, settlement procedures and whether your account permits the transaction.
  10. Make the choice using a written rule. If both funds provide the same exposure, the lower-cost and simpler option often has the stronger starting position. Choose the active fund only when its objective, process, risk and expected role justify the additional cost and uncertainty.

When an index fund is usually the better starting point

  • You want broad market exposure and do not have a reason to make a manager-selection bet.
  • You value predictable rules, transparent holdings and low ongoing costs.
  • You are building a diversified, long-horizon core and prefer to minimize decisions.
  • You are investing in a taxable account and the selected fund has a relatively tax-efficient implementation for your circumstances.
  • You can tolerate market declines and understand that tracking the market still means accepting market risk.

These are tendencies, not automatic recommendations. A low-cost fund tracking a narrow or unsuitable index can be a poor core holding, while a carefully selected active fund may fill a role that a broad index does not.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When an active fund may fit

  • You need an objective that a plain market index does not provide, such as a specific income, duration, quality or downside-management mandate.
  • You understand the manager’s process, portfolio constraints, turnover and benchmark, and you are willing to monitor whether the process remains intact.
  • The fund’s additional cost is reasonable for the exposure and service it provides.
  • You accept that even a disciplined manager can underperform for extended periods and that outperformance is not guaranteed.

Do not select an active fund solely because it recently topped a ranking. Require a clear explanation of what the manager does differently, why that difference should exist, and how much of the return is consumed by fees and trading.

Common mistakes and how to correct them

Mistake: treating “passive” as risk-free

Correction: identify the securities in the index and the losses they could experience. An index fund transfers security-selection decisions to index rules; it does not remove market, sector, credit or interest-rate risk.

Mistake: comparing expense ratios without checking exposure

Correction: compare the benchmark, holdings, concentration and implementation first. A cheaper fund tracking a different market is not a true substitute.

Mistake: using a single winning year as proof of skill

Correction: review multiple horizons, category-adjusted results and the fund’s full history, including periods when the strategy was out of favor.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mistake: ignoring taxes and turnover

Correction: read distribution and turnover information and consider whether the fund is held in a taxable or tax-advantaged account.

Mistake: relying on an outdated factsheet

Correction: obtain the current prospectus, shareholder report and holdings file. Fees, managers, mandates and portfolio composition can change.

Mistake: assuming the benchmark is fair

Correction: ask whether the benchmark represents the fund’s investable opportunity set and risk. A specialized active strategy should not be judged against an unrelated broad index.

Documents to review before investing

The SEC recommends reading the prospectus and most recent shareholder report. Use those documents to verify:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • the fund’s objective, principal strategies and permitted investments;
  • the exact benchmark and index-construction methodology, if applicable;
  • the fee table, waivers and other charges;
  • principal risks, including concentration, liquidity and derivatives;
  • portfolio turnover and distribution information;
  • manager tenure, sub-adviser arrangements and changes to the strategy;
  • current holdings, asset allocation and the date of the data.

If a document does not answer an important question, treat that uncertainty as a reason to investigate further rather than filling the gap with an assumption.

A simple long-term operating plan

After choosing a fund, write down the reason it belongs in your portfolio, the benchmark or objective it is meant to serve, the maximum cost you are willing to accept and the conditions that would trigger a review. Review on a schedule rather than reacting to every headline. Rebalance according to your overall asset-allocation plan, not merely because one fund had a bad month.

Revisit the fund when its objective, benchmark, fees, manager, holdings or tax treatment changes, or when your own horizon, risk tolerance or account circumstances change. Avoid replacing a sound strategy solely because another fund recently performed better.

Bottom line for long-term investors

A diversified, low-cost index fund is a sensible default for many investors because it offers market exposure without requiring a manager to outperform after expenses. The advantage is conditional: the index must match your objective, the holdings must fit your risk tolerance, and the fund must track it effectively.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

An active fund can be appropriate when its objective fills a genuine gap, its process is understandable, its costs are justified and you accept the possibility of underperformance. The 79% underperformance rate for active large-cap U.S. equity funds versus the S&P 500 in calendar 2025 is important context, but it is not a universal prediction. Make the decision from the specific prospectus, holdings, costs, tax setting and role the fund will play in your portfolio.
