Venture capital funds usually pay their managers in two different ways: management fees for operating the fund and carried interest (carry) for investment profits. Investors’ capital and profits then move through a distribution waterfall set out in the fund’s limited partnership agreement (LPA). The fee base, preferred return, catch-up, timing and protections are negotiated for each fund, so there is no universal VC formula.
What “fund economics” means in venture capital
A venture fund is normally a limited partnership. Limited partners (LPs) provide most of the capital, while the general partner (GP) and its management company select investments, support portfolio companies and administer the partnership. The LPA, subscription agreement, side letters and related disclosure documents define how money moves between them.

Three mechanisms must be kept separate:
- Management fees: recurring payments to the manager for investment advisory and fund-management services. They are an operating revenue stream, not a share of investment profits.
- Carried interest: a performance-based allocation of profits to the GP or another agreed recipient after the conditions in the LPA are met.
- Distributions: cash, securities or other proceeds sent to partners under the waterfall. A distribution can return contributed capital, pay a preferred return, deliver carry or allocate residual profits.
The U.S. Securities and Exchange Commission describes fee and expense calculations, offsets, rebates, waivers and performance-compensation structures—including the distribution waterfall—as material disclosure topics for applicable private-fund advisers. The exact rules and their scope depend on the adviser, fund and current regulations; the SEC’s overview is at Private Fund Advisers.
How management fees are calculated
A management fee pays for the manager’s ongoing work: sourcing and underwriting deals, monitoring investments, hiring staff, compliance, reporting, investor relations and fund administration. It is charged according to a defined base and schedule rather than according to whether a particular investment is profitable.

The fee base is a contract term
An LPA may calculate the fee on commitments, invested or deployed capital, net asset value (NAV), or another negotiated measure. The base can change after the investment period, after a commitment is called, or when an investment is written down. Public filings show several of these approaches, but they are examples of individual managers’ agreements—not a standard VC market schedule. Ares describes different bases and step-down mechanics in its 2024 annual report, filed in 2025: Ares 2024 Annual Report.
| Possible base | What it measures | Questions to ask in the LPA |
|---|---|---|
| Committed capital | The amount LPs have promised, whether or not it has been called | Does the base switch after the investment period? Are recycled commitments included? |
| Invested or deployed capital | Capital actually invested in portfolio companies | Are realized, written-off or partially sold investments removed immediately? |
| NAV | The stated value of remaining investments and other fund assets | Who sets valuations, how often are they updated, and how do write-downs affect fees? |
| Other negotiated base | A bespoke definition combining or modifying the measures above | Which exclusions, caps, step-downs and timing conventions apply? |
Timing, step-downs and term
Fees may be paid quarterly or on another schedule, usually in advance or arrears as specified by the agreement. Many agreements distinguish an investment period from the later harvesting period and reduce the fee base or rate after the investment period; whether and how that happens is fund-specific. Fees can continue after the investment period while the manager realizes, monitors and reports on holdings, subject to the LPA’s term and extensions.
Offsets, rebates and expenses
Portfolio-company or transaction fees received by the manager may be offset against management fees, passed through to LPs, or treated under another formula. The LPA should state how offsets, fee waivers, rebates, broken-deal costs, organizational expenses, operating expenses and fund-level professional fees are allocated. SEC guidance specifically calls for describing the amount and manner of calculation, including offsets, rebates and waivers. A fee that looks small as a percentage can have a materially different effect depending on the base, duration and expense treatment.
How carried interest works
Carry is the GP’s performance compensation. It is allocated only under the profit-sharing rules in the LPA and is generally separate from the management fee. The agreement defines which proceeds count as profits, whether expenses and losses are netted, and the point at which carry may be paid.

Return of capital and preferred return
A waterfall commonly first returns specified LP contributions. It may then pay a preferred return (also called a hurdle) that accrues on an agreed amount for an agreed period. The rate, compounding convention, start date, end date and treatment of interim distributions are negotiated terms; the existence of a preferred return does not establish a universal percentage.
Catch-up
After LPs receive the preferred return, a catch-up provision can direct subsequent profits to the GP until the GP has received the share specified by the agreement. Only after that step does the residual profit split generally apply. Catch-up can be full, partial or absent, and its base may be the preferred return, total profits or another defined amount. Filings by large managers illustrate that catch-up and repayment language is highly agreement-specific; see the Carlyle examples in its 2015 Form 10-K at Carlyle 2015 Form 10-K.
Net versus gross profits
Whether carry is calculated on gross investment gains or net fund profits is crucial. Netting can subtract management fees, fund expenses, realized losses and other amounts before the GP’s profit allocation is determined. ILPA’s 2019 Principles 3.0 recommends that “Carried interest should be calculated based on net profits (not gross profits), factoring in the impact of fund-level expenses.” That is an investor-oriented recommendation, not a statutory requirement; read the LPA’s definitions and examples at ILPA Principles 3.0 — GP and Fund Economics.
How distributions move through a waterfall
When an investment is sold, the fund receives cash or securities. The waterfall determines the order in which those proceeds are allocated. A typical sequence may include return of LP capital, payment of a preferred return, GP catch-up, a residual split between LPs and the GP, and reserves for expenses or future obligations. The actual order can differ, and a waterfall can contain separate rules for tax distributions, recycling, in-kind distributions and unrealized assets.

Whole-of-fund (European-style)
Under a whole-of-fund approach, the calculation looks across the fund rather than treating each successful deal in isolation. Broadly, LPs receive back the relevant contributions and preferred return before carry is distributed. This tends to defer carry until more of the portfolio’s results are known. ILPA’s 2019 Principles 3.0 calls an all-contributions-plus-preferred-return-back-first model best practice. That statement is an ILPA recommendation, not a legal mandate.
Deal-by-deal (American-style)
Under a deal-by-deal approach, carry may be paid when individual investments are realized, subject to provisions for returned capital, realized losses, expenses, preferred return and other adjustments. This can deliver carry earlier, but later write-offs or losses can make earlier carry excessive. Agreements therefore may require escrow, reserves, guarantees or a clawback (also called a giveback) from the GP or carry recipients. Carlyle’s 2025 Form 10-K excerpts describe firm-specific carry timing and potential repayment obligations: Carlyle 2025 Form 10-K excerpts.
| Feature | Whole-of-fund / European-style | Deal-by-deal / American-style |
|---|---|---|
| When carry can begin | Generally after fund-level capital and preferred-return conditions are met | Potentially after qualifying individual realizations, subject to agreement adjustments |
| LP protection against later losses | Usually stronger because results are aggregated before carry | Requires explicit clawback, escrow or reserve protections |
| GP cash-flow timing | Later and more dependent on overall fund performance | Earlier when successful deals are sold |
| What controls the result | The LPA’s treatment of losses, unrealized holdings, expenses, recycling, taxes, catch-up and clawback—not the label alone | |
“European” and “American” are shorthand, not complete economic descriptions. A fund can use a hybrid or add exceptions. ILPA recommends attention to unrealized-investment valuation and significant escrow or reserves where early carry creates clawback exposure.

A simple hypothetical waterfall
The following numbers are an illustration of sequence only, not a market benchmark or a prediction of any fund’s terms. Assume LPs contribute 100 units, the LPA requires those contributions to be returned, then a preferred return is paid, then a GP catch-up, and finally remaining profits are split. If a sale produces 160 units of distributable proceeds, the administrator would apply each tier in order and stop when the proceeds are exhausted. A loss on another investment could change the amount available at every later tier, especially in a whole-of-fund calculation.

- Set the distributable pool after permitted expenses, reserves and any required tax distribution.
- Return the LP contribution amount recognized by the LPA.
- Calculate the preferred return using the agreement’s accrual dates, compounding and prior distributions.
- Apply the catch-up formula, if any, until the GP reaches its stated share of the relevant profits.
- Split the residual amount between LPs and the GP according to the residual sharing ratio.
- Record each partner’s capital account, remaining unfunded commitment, distributions and any carry subject to escrow or clawback.
The same sale can therefore produce different cash outcomes under two LPAs even when the purchase price and sale price are identical.

Management fees are generally paid on the recurring schedule in the LPA, regardless of whether investments have been sold. Carry is contingent: it becomes payable only when the waterfall’s conditions are satisfied and the fund has recognized the relevant proceeds. A fund may distribute cash, marketable securities or both. In-kind distributions create valuation, custody, liquidity and tax issues that the agreement and investor notices should address.
Deal-by-deal carry can arrive soon after a profitable exit, while whole-of-fund carry may wait until sufficient fund-level value has been returned. Extensions, follow-on investments, recycling of proceeds and reserves for indemnities or expenses can delay final distributions. Final liquidation and the expiration of clawback periods are separate milestones from an initial exit.

What LPs should compare before committing
Two funds with the same headline fee and carry percentages can have very different economics. Compare the complete mechanics in the LPA, side letters and fee disclosure:
Best Value
- Management fee: rate, base, payment timing, investment-period step-down and end date.
- Fee offsets: treatment of monitoring, transaction, director or other portfolio-company fees; waivers and rebates.
- Carry: recipient, percentage, vesting or replacement-manager provisions, and whether profits are net of fund expenses.
- Preferred return: rate, compounding, accrual start and end dates, and treatment of interim distributions.
- Catch-up: percentage, trigger and exact ordering relative to the preferred return.
- Waterfall: whole-of-fund, deal-by-deal or hybrid; treatment of realized losses, write-offs and unrealized holdings.
- Recycling: whether returned proceeds can be reinvested and how that affects commitments, fees and the waterfall.
- Protection against over-distribution: escrow, reserves, GP guarantees, clawback period, currency and tax adjustments, and who bears repayment risk.
- Reporting: capital calls, distributions, NAV, realized and unrealized performance, expenses, offsets and a calculation of carry under the stated method.
Ask for worked distribution examples that use the fund’s own definitions. A percentage without its base and timing is not enough to estimate an LP’s net result.
Disclosure, reporting and verification
Investors should reconcile quarterly or annual statements to the LPA: beginning capital, contributions, fees, expenses, realized proceeds, unrealized valuations, distributions, reserves and ending capital. The SEC’s private-fund adviser materials explain that disclosures should describe fee and expense amounts and calculation methods, along with performance-compensation structures and waterfall methodology: SEC Private Fund Advisers. SEC staff commentary has also emphasized the importance of clear, consistent fee and expense disclosure; see the April 25, 2022 comment letter at SEC comment letter. Applicability depends on the adviser’s status, fund structure and rules in force at the relevant date, so disclosure language should not be treated as universal legal advice.
Public-company filings can help explain terminology, but they are not representative statistics for venture funds. Ares’s 2024 report and Carlyle’s 2025 filing describe those firms’ own arrangements. No market-wide figure for a “typical” VC management-fee rate, carry percentage or preferred-return hurdle is established by those documents.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteCommon mistakes when evaluating fund economics
- Comparing headline percentages only: a fee on commitments for ten years is not equivalent to the same rate on declining NAV.
- Assuming carry starts after one successful exit: a whole-of-fund waterfall may require prior contributions, losses and preferred return to be satisfied first.
- Ignoring expenses: gross investment gains can overstate the profits on which LPs and the GP ultimately share.
- Treating labels as guarantees: “European” and “American” do not reveal every exception, reserve or clawback term.
- Overlooking unrealized value: valuation policy can affect NAV fees, performance reporting and the apparent point at which carry is earned.
- Missing repayment risk: early carry may be subject to a later clawback if the portfolio declines.
The reliable answer to “How do venture capital funds make money?” is therefore conditional: managers receive the fees the LPA permits and may receive carry only through the negotiated waterfall, while LPs receive distributions according to the same document. Read the definitions, examples and protections together rather than relying on a single rate.
