How to Value Private-Company Stock Options (Often Called “ESOPs”) Without a Public Share Price

Short answer: A private company can estimate fair market value (FMV) without a quoted market price by applying a reasonable valuation method reasonably to the facts and circumstances on a stated valuation date. The U.S. tax regulations do not provide a universal formula or enough information to calculate a particular company’s per-share value from a general article. They identify factors an appropriate valuation should consider, such as assets, expected cash flows, comparable companies and transactions, share-class rights, control, and marketability.

This guide uses “ESOP” in the way employees often use it to mean private-company stock options. A formal employee stock ownership plan (an ESOP retirement plan that owns company shares through a trust) is a different legal structure with different valuation and fiduciary requirements. If that is your situation, obtain advice from an ERISA and plan-valuation professional rather than relying on this stock-option framework.

What exactly are you trying to value?

“The value of my options” can mean three different numbers. Confusing them is the source of many misleading comparisons between a 409A report, a funding-round price, and an employee’s eventual proceeds.

Common-stock fair market value

This is the estimated value of one share of the relevant private-company common stock on a particular date. In the U.S. nonpublic-stock context, it is the number generally used when setting an employee option’s exercise price. The governing standard is not “whatever the last investor paid.” It is a reasonable application of a reasonable valuation method to the company’s facts as of the valuation date.

Fair value of the option itself

An option is a contract, not a share. Its fair value reflects the chance and timing of exercising, the exercise price, expected volatility, expected term, interest rates, dividend assumptions, and other model inputs. Accounting guidance and option-pricing methods can therefore produce a value for the option grant that is different from the FMV of one underlying common share.

Your realizable proceeds

What you might actually receive depends on whether and when options vest, the cash needed to exercise, withholding and other taxes, dilution, the rights of your share class, transfer restrictions, and an actual liquidity event or permitted repurchase. A valuation does not create a buyer, make shares freely transferable, or guarantee that an exit will occur.

Before asking for a number, identify which of these three numbers you need. A company’s 409A common-stock FMV is not a forecast of your sale proceeds, and an accounting option value is not a tax appraisal of the stock.

What the U.S. valuation rule requires

Treasury and IRS regulations described in Internal Revenue Bulletin 2005-43 use a facts-and-circumstances standard for nonpublic stock issued to service providers: FMV as of a valuation date must be determined by the reasonable application of a reasonable valuation method. The rule lists factors that may be relevant; it does not mandate one model or publish a table of private-company share prices.

Depending on the company and purpose of the valuation, relevant evidence can include:

  • the value of tangible and intangible assets;
  • the present value of expected future cash flows;
  • values of comparable companies or comparable transactions;
  • prices from arm’s-length private transactions;
  • the rights and preferences of each share class;
  • premiums for control or discounts for lack of control;
  • discounts for lack of marketability; and
  • whether the method could have a material economic effect in another context.

These are considerations, not mechanical steps that always yield one “correct” price. An appraiser must decide which evidence is reliable, how current it is, and how it applies to the specific class of stock being valued.

The regulation is historical material. A company or adviser should confirm the current codification and the rule applicable to the award and valuation date. The regulation also does not certify that a company’s particular 409A number is accurate; it supplies a standard against which the method and its application are judged.

How the main valuation approaches work

Valuation “methods” are ways of converting evidence and assumptions into a value. The same company may use more than one approach as a reasonableness check. The quality of the result depends on the date, the evidence, and the assumptions—not on selecting a method by name.

Approach What it uses Key assumptions and sensitivities Issues for employee common stock
Income Present value of expected future cash flows. Revenue and margin forecasts, reinvestment, terminal value, and risk or discount assumptions. Small changes in forecasts or discount rates can materially change the result. Forecasts must reflect the company’s stage and risks. The resulting enterprise value still has to be allocated among debt and the various share classes.
Market Observable values for similar businesses and arm’s-length transactions. Selection of genuinely comparable companies or deals, transaction date, growth profile, size, geography, and market conditions. A preferred-share financing price may inform the analysis but is not automatically the FMV of common stock. Investor preferences and liquidation rights can make the classes economically different.
Asset Tangible and intangible corporate assets, less relevant obligations. Quality of balance-sheet data and the value of intellectual property, customer relationships, or other intangibles. Often more informative for asset-heavy or holding companies than for an early-stage business whose value rests mainly on uncertain future earnings.
Rights and marketability analysis Control rights, transfer limits, liquidity, and the relationship among share classes. Whether a holder can control decisions, sell freely, or access a market; the duration and severity of restrictions. Control premiums, lack-of-control discounts, and discounts for lack of marketability may be relevant under the regulation. They must be supported by the facts rather than inserted as universal percentages.

A robust report explains why the selected evidence fits the company and valuation date, reconciles the approaches, and documents material assumptions. It should also state what the value is for—for example, setting an option strike price or recording share-based compensation—because different purposes use different measurements.

Does the latest funding-round price equal my employee-share value?

No—not automatically. A financing price is evidence about a transaction involving a particular security on a particular date. Investors may have preferred shares with liquidation preferences, conversion rights, voting arrangements, anti-dilution provisions, or other protections that common shares do not have. The company may also have changed materially since the financing.

IRS/Treasury material in Internal Revenue Bulletin 2024-20, discussing proposed regulations concerning private-stock repurchases and issuances, says the amount paid can be one factor in a reasonable valuation method. It also explains that the transaction amount, by itself, would not be used as the value. Because this bulletin discusses proposed rules and explanatory material, do not treat every statement there as final law or as a rule that directly determines every employee option grant.

An appraiser therefore examines the security sold, the transaction terms, the date, the size and independence of the transaction, and intervening events. The conclusion may use the financing as a market input while still producing a different common-stock FMV.

What a 409A valuation does—and does not—tell you

Companies commonly obtain a 409A valuation to establish the FMV used when granting options to service providers. If an option’s exercise price is below grant-date FMV, IRS materials describe it as a discounted option that can be subject to Section 409A requirements. That is why the grant-date valuation matters for tax compliance.

“409A value” is not a single permanent company price. It is tied to a valuation date, a share class, the capitalization information available then, and the assumptions in that report. A later financing, acquisition offer, major contract, loss of a key customer, recapitalization, or other material event can make an older report less informative.

The report also does not tell you:

  • how many of your options are vested;
  • how much cash or withholding you need to exercise;
  • whether your options are incentive stock options, nonqualified stock options, or another award;
  • what happens after employment ends;
  • whether shares may be transferred or repurchased; or
  • what price, if any, a buyer will pay in a future transaction.

Read the grant agreement and plan alongside the valuation date and strike price. Do not treat a later company valuation as a retroactive change to the grant-date exercise price.

Option fair value is a separate calculation

For accounting and some tax safe-harbor purposes, an option can be valued with an option-pricing model. SEC Staff Accounting Bulletin 107 discusses assumptions used in share-based-payment accounting, including volatility, expected term, interest rates, and dividend assumptions, as well as issues that arise when a company moves from private to public status. That guidance is for financial reporting; it is not an estimate of what an employee can sell shares for.

IRS Revenue Procedure 2003-68 describes a specific Black-Scholes-based safe-harbor option valuation method within its own scope. A Black-Scholes output is a value for the option contract under stated assumptions. It is not a replacement for determining the FMV of the underlying common stock, and it does not predict the company’s exit price.

When reviewing a report, ask which measurement it presents:

  • Stock FMV: a per-share value for a specified class and date, often used in setting an exercise price.
  • Option fair value: a model-based value for the award, incorporating time and uncertainty.
  • Proceeds estimate: a scenario that subtracts exercise cost, taxes, dilution, and other deductions from a hypothetical sale price. This is not established by a 409A report alone.

How a company typically establishes common-stock FMV

The following sequence is a practical way to understand what an employer and its valuation adviser need to do. It is not a formula that an employee can complete from a headline funding price.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Define the purpose and date. State whether the value is for an option grant, financial reporting, a repurchase, or another purpose, and identify the valuation date.
  2. Assemble capitalization and legal documents. Gather the charter, option and equity plans, outstanding shares and awards, debt, preferred-stock terms, conversion rights, liquidation preferences, voting rights, and any transfer restrictions.
  3. Analyze the business. Review financial statements, cash, debt, operating forecasts, intellectual property, customers, competition, financing needs, and material events before and after the valuation date.
  4. Select and apply appropriate approaches. Consider income, market, and asset evidence as applicable. Explain why data is comparable and how uncertainty is reflected.
  5. Allocate value among securities. Enterprise value is not automatically common-share value. Model the economic rights of preferred and common classes, including preferences and conversion features.
  6. Evaluate control and marketability. Determine whether the block being valued has control and how restrictions affect a hypothetical market transaction. Support any premium or discount with facts.
  7. Reconcile the indications. Weigh the approaches rather than averaging them mechanically. Document forecasts, discount rates, comparable selections, transaction adjustments, and sensitivity to important assumptions.
  8. Set the report’s conclusion and monitor events. State the per-share FMV for the relevant class and date, retain the supporting work, and reassess after a material event or when a new grant requires current information.

What an employee should collect before exercising

You cannot determine whether exercising is sensible from the strike price and a 409A number alone. Request or locate the following information in your plan portal, grant agreement, or company equity materials:

  • the award type and complete grant agreement;
  • grant date, vesting schedule, expiration date, and post-termination exercise window;
  • number of vested and unvested options and the exercise price per share;
  • the company’s current and grant-date valuation information that it is permitted to share;
  • the class of shares issued on exercise and its voting, conversion, and liquidation rights;
  • capitalization and dilution information, including later issuances if available;
  • transfer restrictions, rights of first refusal, repurchase provisions, and any tender or secondary-sale program;
  • cash required for exercise, possible withholding, and payment mechanics; and
  • the tax treatment that may apply to your award and situation.

Ask the company which valuation date supports the current strike price and whether a material event has occurred since that report. If the answer is not clear, obtain individualized advice from a qualified tax adviser or valuation professional before exercising. This article cannot calculate your tax bill, alternative minimum tax exposure, or expected proceeds.

Common mistakes and how to correct them

Using the preferred financing price as common-stock FMV

Why it fails: The securities can have different rights, and the transaction may be old or negotiated under unusual conditions.

Correction: Treat the round as one market input. Compare class rights, transaction terms, independence, size, and timing, then use an appropriate allocation analysis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming a 409A number is a guaranteed sale price

Why it fails: FMV is a valuation conclusion on a date, not a commitment from a buyer. Private shares may have no trading venue and may be subject to transfer limits.

Correction: Separate the stock FMV from liquidity. Verify whether any permitted sale, tender, repurchase, acquisition, or public offering exists; do not assume one will occur.

Quoting a discount or premium without support

Why it fails: Control and marketability adjustments depend on the actual rights and restrictions.

Correction: Require the report to explain the facts supporting each adjustment and the sensitivity of the conclusion if those facts change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mixing grant date, valuation date, and exercise date

Why it fails: An option may be granted using one date’s FMV, exercised years later, and sold only after another event.

Treating an option-pricing model as a stock appraisal

Why it fails: The model values a contract with time and volatility assumptions; it does not establish the underlying common-share FMV.

Correction: Label every figure as stock FMV, option fair value, or a proceeds scenario and identify its purpose.

A practical decision framework

Use these questions to decide what additional work is needed:

  1. Do you need to set a new grant price? The company needs a current, documented common-stock FMV analysis for the relevant class and grant date.
  2. Are you comparing a funding round with your strike price? Obtain the financing security’s rights and date, then ask how the company allocated value to common stock.
  3. Are you deciding whether to exercise? Build a personal cash-and-tax analysis from the grant terms, vesting, expiration, exercise cost, transfer limits, dilution, and realistic liquidity possibilities.
  4. Are you reviewing an accounting value? Confirm that the figure is an option fair value under the stated assumptions, not a per-share FMV or proceeds estimate.
  5. Is the award actually part of a formal retirement-plan ESOP? Stop using this stock-option framework and consult a specialist familiar with that plan’s statutory valuation and fiduciary rules.

What cannot be calculated from a general article

No responsible source can produce your company’s current per-share value without the company, valuation date, capitalization, security rights, financial information, and award terms. The cited IRS and SEC materials establish standards, factors, and measurement distinctions; they do not supply a universal private-company multiple, average discount, probability of an exit, or typical 409A price.

The useful conclusion is therefore conditional: no public quote does not mean no valuation. It means the value must be derived from documented evidence and assumptions appropriate to a particular company, security class, purpose, and date. Your option’s contract value and your eventual proceeds remain separate questions that require the grant documents and a realistic liquidity analysis.
