How to Use a Letter of Credit to Reduce Risk in an International Trade Deal

A documentary letter of credit (LC) can shift an export sale from reliance on the buyer’s promise to a bank’s conditional undertaking: the exporter is paid when the stipulated documents are presented in compliance with the credit. That protection is valuable for a new buyer, a weak or opaque credit profile, or a sale with deferred payment—but it is not a guarantee that the goods are satisfactory, that every dispute disappears, or that the issuing bank or country is risk-free. The bank examines documents, not the physical cargo. Start by deciding whether that conditional protection justifies the fees and administrative work, then agree workable terms, check the issuing bank, review the issued credit before shipment, and control the presentation process.

What a documentary letter of credit actually protects

An LC is arranged by the importer (the applicant) through its bank (the issuing bank). The issuing bank sends the credit to the exporter’s bank, which normally advises it. The exporter (the beneficiary) seeks payment by presenting the documents listed in the credit—such as an invoice, transport document, insurance document, certificate of origin or inspection certificate—within the required time and place.

If the presentation complies with the credit’s terms, the issuing bank has an undertaking to honour according to the credit’s payment terms. The bank’s examination is documentary. It does not ordinarily inspect the goods or independently decide whether the shipment meets the commercial contract. The buyer may have remedies under the sales contract for defective or late goods, but those remedies do not turn a non-complying presentation into a complying one. Trade.gov explains the basic structure in its Letter of Credit guidance, while the ICC’s UCP 600 rules govern when the credit expressly incorporates them.

  • What is reduced: direct dependence on the buyer’s willingness or ability to pay after shipment, provided the documents comply and the relevant bank can perform.
  • What remains: issuing-bank credit risk, country and transfer risk, currency risk, fraud and sanctions exposure, logistics and performance disputes, and the risk that a document discrepancy prevents or delays payment.
  • What is not guaranteed: the quality, quantity or condition of the goods. The bank’s undertaking is conditional, not an unconditional insurance policy.

When is an LC worth the cost?

Use the instrument as a risk-allocation decision rather than an automatic requirement. Trade.gov identifies LCs as particularly useful when the buyer is new or less established, reliable buyer-credit information is unavailable or unacceptable, or the buyer requests extended payment terms. The exporter should still assess the issuing bank; confidence in the buyer alone is not enough.

Situations that often justify consideration

  • A first transaction with a foreign buyer whose payment history you cannot verify.
  • A market where exchange controls, political conditions or banking practices make collection uncertain.
  • A large shipment whose loss would materially affect working capital.
  • Deferred or usance payment requested by the buyer, when the exporter wants a bank undertaking rather than an unsecured receivable.
  • A transaction in which the buyer’s bank is materially stronger or more transparent than the buyer’s own credit profile.

Situations in which another method may be more efficient

  • Small, repeat orders with a long-established buyer and reliable payment history, where LC fees exceed the realistic credit risk.
  • Routine shipments where the parties can tolerate open-account exposure and the exporter has insurance or other receivables protection.
  • Goods or logistics that cannot produce the required documents reliably by the credit’s deadlines.
  • Deals in which the buyer will not accept the cost, collateral or bank conditions required to issue a workable credit.

Compare the expected loss from nonpayment with issuance, advising, confirmation, amendment, document-checking, courier, financing and discrepancy fees, plus the internal time needed to control documents. There is no universally “best” payment method: the right choice depends on transaction value, bargaining power, buyer history, country exposure, margin and operational capacity.

Who carries each risk in common payment methods?

The useful comparison is not simply “safe” versus “unsafe.” Ask who bears nonpayment risk, whether payment depends on documents or the buyer, who controls goods and documents, what the process costs, when cash arrives and which bank or country risks remain.

Method Payment trigger Exporter’s main exposure Control, cost and timing
Cash in advance Buyer pays before shipment. Buyer default before payment is low; buyer bears performance and delivery risk. Strong exporter cash position and usually lower banking administration, but may be commercially difficult to obtain.
Documentary letter of credit Complying presentation under the credit, subject to the applicable bank undertaking and terms. Document discrepancies, issuing-bank and country risk, and disputes over the underlying sale remain. More control through documents, but relatively high fees and intensive preparation; payment can be at sight or deferred.
Documentary collection Bank releases documents against payment or acceptance under collection instructions. Buyer may refuse payment or acceptance; banks generally do not provide the same payment undertaking as an LC. Usually less expensive and less formal than an LC, but the exporter retains more buyer-payment risk.
Open account Buyer pays on agreed credit terms after shipment. Exporter bears the buyer’s full payment and insolvency exposure unless separately insured or secured. Simple and competitive for the buyer, with low transaction administration and the latest exporter cash flow.

Check both banking relationships before agreeing

Assess the issuing bank

The importer’s bank issues the undertaking. Ask your bank to evaluate whether it is acceptable, whether it can be authenticated through normal banking channels, and whether local banking or transfer restrictions create a practical collection problem. Consider the bank’s country, currency and settlement capability, not just its name or the buyer’s assurances.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Consider confirmation when bank or country risk remains material

A confirming bank adds its own undertaking to honour a complying presentation, subject to the confirmation terms. Availability, pricing, limits and eligibility are transaction-specific; ask the exporter’s bank before issuance rather than assuming confirmation can be added later. Confirmation can address an acceptable-but-risky issuing bank or country, but it adds cost and does not cure document discrepancies.

Ask who pays each fee

Negotiate the allocation of issuing, advising, confirmation, amendment, reimbursement, document examination, courier and financing charges. A clause saying “all banking charges for the account of the applicant” may not cover every cost outside the issuing bank’s country, so have the banks explain the actual schedule. The cited sources do not establish a universal fee table; amounts vary by bank, tenor, country, currency, collateral and risk assessment.

Negotiate workable terms before the credit is issued

Do not let the sales contract and the proposed LC evolve independently. Before the buyer asks its bank to issue the credit, give both banks a precise documentary specification that your organization and logistics providers can meet.

Set the commercial and documentary parameters

  • Exact beneficiary and applicant legal names and addresses.
  • Currency, maximum amount, tolerance (if any) and whether partial drawings or shipments are permitted.
  • Goods description that is specific enough to identify the shipment but consistent with every required document.
  • Incoterm and named place, shipment origin and destination, permitted carriers or routes, and whether transshipment is allowed.
  • Latest shipment date, presentation deadline and place of presentation.
  • At-sight or deferred payment, the tenor, and the event from which any credit period is calculated.
  • Required documents, issuer of each document, number of originals or copies, signatures, legalisations, wording and transport notations.
  • Applicable rules, including whether the credit is subject to UCP 600, and any agreed electronic-presentation supplement.

Reject vague or impossible conditions

Requirements such as “certificate acceptable to the buyer” or an inspection certificate from an unavailable authority can create a failure that no amount of careful shipping can fix. Ask who can issue each document, how long it takes, what data it will contain and whether a carrier, insurer, customs authority or chamber of commerce can meet the exact wording. If a condition is not needed for the buyer’s legitimate purpose, remove it before issuance.

Review the issued credit before shipping

Receipt of an advised LC is not approval to load the goods. Read every field and compare it with the sales contract, purchase order, production plan and transport booking.

  1. Authenticate and circulate the credit. Use the advising bank’s authenticated notification and identify the issuing bank, any confirming bank, applicable rules, expiry place and presentation location.
  2. Build a requirement matrix. Put every required document, data field, date, signature, number of originals, transport notation and payment condition in one checklist. Assign an owner and a deadline to each item.
  3. Test the logistics. Confirm that the carrier can issue the required transport document, the insurer can provide the stated policy or certificate, and inspection or origin authorities can meet the wording and dates.
  4. Check money and timing. Reconcile amount, currency, tolerance, unit prices, freight or insurance treatment, shipment deadline, expiry date and presentation period with the planned invoice and transport schedule.
  5. Request amendments before shipment. If any condition is impossible, ambiguous or inconsistent, ask the buyer to obtain an amendment. Do not rely on an informal email or a promise that the buyer will waive a discrepancy later.
  6. Obtain specialist review for complex deals. A trade-finance professional or lawyer can assess sanctions, unusual documents, structured payment, multiple jurisdictions and the relationship between the credit and the sales contract.

The credit and sales contract are related but distinct. The bank decides compliance with the credit; it does not rewrite the credit based on what the parties intended in their contract.

Prepare a complying documentary presentation

Document preparation is where many otherwise sound transactions fail. Trade.gov states: “The required documents are detailed and prone to errors and discrepancies. To avoid payment delays and extra fees, documents required by the Letter of Credit should be prepared by trained professionals.” Assign a trained owner, use the issuing or advising bank’s checklist, and have a second person independently cross-check the final set.

Reconcile the fields that most often conflict

  • Names and addresses: beneficiary, applicant, consignee, notify party, carrier and issuing entities must follow the credit’s wording and applicable transport practice.
  • Dates: invoice date, shipment date, transport-document date, insurance date, certificate dates, expiry and presentation deadline must fit the permitted sequence.
  • Amounts and quantities: invoice totals, unit prices, currency, tolerances, freight, insurance, weights, packages and partial-shipment rules must agree.
  • Goods description: avoid adding a conflicting model, grade, marking or specification; ensure every document uses compatible terminology.
  • Transport details: ports, places, vessel or flight information, on-board notation, transshipment and original-document requirements must match the credit.
  • Signatures and certifications: verify who is authorised to sign, whether a document must be legalised, and whether an original, duplicate or electronic record is required.

Use a controlled presentation process

  1. Freeze the final credit version and record every amendment accepted by all required parties.
  2. Collect draft documents early enough for the bank or internal checker to identify corrections before shipment or expiry.
  3. Compare each document against the credit, not just against the invoice or sales contract.
  4. Check the complete set for internal consistency and required originals, copies and endorsements.
  5. Present through the named bank, at the required place, before the stated deadline; retain scans, originals, courier evidence and all bank communications.
  6. Ask the bank to identify any issue promptly and record whether the documents were accepted, refused, sent for waiver or returned.

A generic checklist improves control but cannot guarantee acceptance: the actual credit wording, incorporated rules, document type and bank examination determine the outcome.

Understand discrepancies and how to respond

A discrepancy is a document-level failure to meet a credit condition. It can cause refusal, delay, amendment or waiver charges, and additional financing cost. The ICC reported an estimate that approximately 70% of documents presented under letters of credit were rejected on first presentation because of discrepancies during surveys associated with the UCP 600 revision process. That is a historical estimate from the revision process, not a current market-wide rejection rate.

Common discrepancy patterns

  • Presentation after the expiry date or after the permitted number of days from shipment.
  • Shipment or transport notation outside the permitted route, date, carrier or port.
  • Invoice amount, currency, quantity or description inconsistent with the credit.
  • Missing signature, endorsement, original, copy, certificate or required wording.
  • Insurance document issued for the wrong amount, risk, currency or date.
  • Names, addresses or document references that do not match the stipulated parties.

What to do when the bank identifies one

  1. Ask the presenting or advising bank for the precise discrepancy and the document or clause involved.
  2. Determine immediately whether correction is legally and operationally possible before expiry or the presentation deadline.
  3. If a cure is possible, replace or correct the document through the proper issuer and re-present as instructed.
  4. If correction is not possible, ask the bank about seeking the applicant’s waiver; a waiver is not automatic, and the issuing bank may accept or refuse it.
  5. Do not ship additional goods or assume payment while a material discrepancy remains unresolved.
  6. Preserve the documents, messages and timeline for commercial, legal or insurance advice.

Whether a discrepancy can be cured depends on its nature, timing, the credit’s terms, the applicable rules and the response of the banks and applicant. Prompt escalation is more useful than arguing from the underlying sales contract.

UCP 600 and electronic presentations

UCP 600 is ICC’s 2007 revision of the Uniform Customs and Practice for Documentary Credits. It applies when the credit expressly states that it is subject to UCP 600; it does not automatically govern every LC. Read the incorporation clause and any stated modifications.

For electronic records, ICC describes eUCP version 2.1 as a digital companion and supplement to UCP 600. If electronic presentation is desired, specify the applicable eUCP version, the electronic presentation method, file and authentication requirements, the place of presentation and the banks’ operational capability. Confirm these details before issuance; an ordinary paper LC does not become an electronic credit merely because documents are emailed.

How much does an LC cost, and who pays?

No universal price applies. Banks price the issuing, advising, confirmation, amendment, reimbursement, document examination and financing services according to amount, tenor, country, currency, issuing-bank risk, collateral and relationship. A deferred-payment credit can also create discounting or working-capital charges if the exporter wants cash before maturity.

Cost category What it covers Questions to settle
Issuance Opening and maintaining the credit for the importer. Is it a flat fee, a percentage of amount and tenor, or both? Is collateral required?
Advising Authentication and notification to the exporter. Is the fee charged to applicant or beneficiary under the credit wording?
Confirmation Additional bank undertaking and country or bank-risk assessment. Is confirmation available, for what period and at what price?
Amendments Changes to amount, dates, documents or other terms. Who pays each amendment and when does the change become effective?
Examination and discrepancy Review of documents and processing of non-complying presentations. What are the bank’s examination, discrepancy and resubmission charges?
Financing or discounting Early payment against a deferred undertaking. What rate, recourse, maturity and eligibility conditions apply?

“Who pays the fees?” must be answered in the credit and the bank quotations, not inferred from the sales contract. Even where the applicant agrees to charges, the exporter may encounter local-bank or correspondent fees unless the banks document the allocation precisely.

How are disputes resolved between importer and exporter?

Separate a documentary refusal from a contract dispute. If the bank refuses because documents do not comply, work through correction, re-presentation or an applicant waiver with the banks. If the buyer alleges defective goods, delay or another contract breach, that dispute belongs primarily under the sales contract’s governing law, forum, arbitration clause and inspection or claims procedure.

Keep the LC, amendments, sales contract, purchase order, transport records, inspection evidence, document drafts, bank notices and proof of presentation together. Ask qualified trade-finance or legal counsel about urgent injunctions, rejection of goods, fraud allegations, sanctions and jurisdiction-specific remedies. Neither UCP 600 nor an LC replaces a carefully drafted sales contract.

What an LC still does not eliminate

  • Issuing-bank failure: the undertaking is only as useful as the bank’s ability and willingness to honour, subject to the credit and applicable law.
  • Country and transfer risk: controls, war, sanctions, payment-system interruption or political action can obstruct settlement.
  • Commercial-performance risk: the buyer may dispute quality, specifications, delivery or warranty even after payment.
  • Fraud and compliance risk: forged documents, prohibited parties, suspicious trade or sanctions issues can trigger refusal or regulatory action.
  • Currency and interest risk: exchange movements and the cost of waiting for deferred payment can reduce the transaction’s value.
  • Operational risk: late bookings, unavailable certificates, carrier changes and document-control failures can create discrepancies.

Specialist support and limited insurance programs

For complex credits, use a vetted trade-finance or document-preparation specialist and disclose the scope and fees. Trade.gov specifically recommends trained professionals for documentary preparation; no generic service can promise acceptance.

For eligible U.S.-related bank structures, the U.S. Export-Import Bank describes Letter of Credit Insurance that can reduce a bank’s risk on confirmations and negotiations of qualifying irrevocable LCs issued by overseas financial institutions. EXIM’s description is not a universal exporter policy. It lists revocable, back-to-back, red-clause and conditional structures as not presently accommodated by that coverage. Confirm eligibility, insured party, limits and documentation directly with the relevant bank and EXIM before relying on it.

ICC also publishes the Users’ Handbook for Documentary Credits under UCP 600 and the UCP 600 rule publication as specialist references for buyers, sellers and bankers.

A practical exporter checklist

  • Decide why an LC is needed and compare its total cost with buyer credit, insurance and alternative payment methods.
  • Obtain the issuing bank’s identity, country and currency details; ask your bank about acceptability and possible confirmation.
  • Agree documents, dates, shipment terms, payment timing, rules and fee allocation before issuance.
  • Have the advising bank authenticate the credit and circulate the exact text internally.
  • Map every condition to an owner, issuer, deadline and source document.
  • Request amendments before shipment for any impossible, ambiguous or commercially unnecessary condition.
  • Prepare drafts early and run an independent document-to-credit check.
  • Present at the required place and before the deadline, retaining originals, copies and evidence of delivery.
  • Escalate discrepancies immediately for correction, waiver or legal advice; never assume the buyer will overlook them.
  • Record the final outcome and update internal templates only after confirming that the bank accepted the actual presentation.

Bottom line for an international sale

An LC is most effective when it is treated as a carefully engineered documentary process, not as a generic promise that an overseas buyer will pay. It can substitute a conditional bank undertaking for unsecured buyer credit, especially in a new, high-value or deferred-payment transaction. The protection is worth little if the issuing bank is unacceptable, the terms cannot be met, or the presentation contains discrepancies. Agree precise conditions before issuance, verify both bank and country exposure, and put trained people in charge of document control.
