Underwrite the property you can document today, not the stabilized property you hope to own later. Reconcile the rent roll to cash actually collected, measure physical and economic occupancy separately, investigate competing supply, and model a recovery that takes longer than your initial plan. Then set a price and loan structure that still work in the downside case. A falling-rent acquisition is investable only when the basis, reserves, sponsor liquidity, and debt terms can carry the asset through weak operations without requiring immediate rent growth, full occupancy, cap-rate compression, or a favorable refinance.
Start with two separate questions: what is the property earning, and what could it earn?
A weakening leasing cycle creates a dangerous accounting illusion. A theoretical stabilized rent roll can look attractive while current residents are receiving concessions, delinquency is rising, units sit vacant for longer, and the bank account receives less than the operating statement suggests. Keep two ledgers throughout the underwriting:
As an Amazon Associate I earn from qualifying purchases.
- In-place performance: signed lease rents, occupied units, billed revenue, collected cash, concessions, bad debt, turnover, and actual expenses.
- Forward performance: the income and expenses you believe are achievable after a defined recovery period, supported by local evidence rather than a target return.
The purchase decision must pass both a property test and a financing test. The property test asks whether the basis is low enough to compensate for weak cash flow and uncertain recovery. The financing test asks whether debt service, reserves, and refinancing remain manageable while the property is below stabilization. A lower net operating income (NOI) reduces debt-service capacity at the same time that a higher appropriate capitalization rate reduces value; solving only one side can conceal the other risk.

Reconstruct the subject property’s actual operating picture
Request source documents before accepting any seller summary. The following reconciliation turns a headline occupancy percentage into a property-level cash-flow picture.
| Evidence | What to reconcile | Decision use |
|---|---|---|
| Current rent roll and executed leases | Unit type, square footage, lease start and expiry, contractual rent, renewal terms, and units in notice or make-ready status | Shows rollover exposure and whether advertised rents are achievable for the subject’s actual unit mix |
| Bank statements, ledgers, and collection reports | Cash received by month, returned payments, delinquency aging, write-offs, and payment plans | Separates billed income from money available to pay expenses and debt |
| Concession schedules | Free-rent periods, credits, waived fees, gift cards, and concessions promised but not yet posted | Converts gross lease rent into effective rent and identifies hidden lease-up cost |
| Vacancy and turnover history | Days vacant, make-ready time, notice-to-lease time, traffic, applications, cancellations, and turn cost per unit | Tests whether a projected lease-up pace is operationally realistic |
| Trailing operating statements | At least monthly revenue and expense detail, unusual items, owner-paid costs, and accounting changes | Establishes seasonality and prevents a single strong or weak month from becoming the forecast |
| Renewal and new-lease data | Achieved renewal increases or decreases, signed new-lease rents, and days from listing to execution | Provides better evidence than asking-rent advertisements |
Define occupancy correctly
Report physical occupancy as occupied units divided by total units, but do not stop there. Economic occupancy should reflect the rent that is actually collected after concessions, bad debt, vacant-unit loss, and other leakage. A property can show high physical occupancy while collections deteriorate because residents are delinquent or leases include large incentives. State which definition appears in every source and rebuild the metric consistently.
Reconcile asking, signed, and effective rents
Advertised rents are a marketing signal, not revenue. Compare current listings with executed leases for the same floor plans, exposure, renovation level, lease term, and move-in date. Calculate effective rent after free-rent periods and recurring credits. Give greater weight to signed leases and collected cash than to an asking-rent series that may exclude concessions or unavailable units.

Map the lease-expiration wall
Group expirations by month and unit type. For each group, model renewal probability, the rent change needed to retain a resident, downtime if the resident leaves, turn cost, and the risk that several competing properties will be leasing the same floor plans at once. A property with acceptable occupancy today can face a sharp revenue drop if a large share of leases expires before the submarket absorbs new supply.
Diagnose the submarket’s direction and supply pipeline
National or regional rent trends cannot replace a subject-specific market study. Use the smallest geography that has credible data and matches the property’s renter segment, unit mix, vintage, and price point.
Measure supply that can actually compete
Inventory properties under construction, recently delivered communities, units still in lease-up, planned starts, and projects likely to be delayed or cancelled. For each competitor, record asking and effective rents, concessions, availability by floor plan, occupancy, lease-up velocity, and age of the asset. The interagency policy identifies “current and projected vacancy, construction, and absorption rates” as market inputs to monitor, along with demographic and economic indicators.

Test demand, not just population growth
Examine employment by industry, major employer concentration, wage levels, household formation, migration, and the durability of demand for the property’s unit sizes. A diversified employment base may absorb new units better than a market dependent on one employer or one volatile sector. Distinguish announced jobs from filled jobs and population forecasts from observed leasing traffic.

Explain why performance is falling
Classify the problem as property-specific, submarket-wide, or both. Property-specific causes may include poor reviews, deferred maintenance, weak management, an uncompetitive unit mix, or renovation disruption. Submarket causes may include deliveries, layoffs, affordability pressure, or a change in renter preferences. Do not assume a temporary supply overhang will clear by the planned sale or refinance date without absorption evidence. A stabilizing asking-rent index alone is not proof of a rebound.
Build visible current, base, and downside scenarios
Use three operating cases with assumptions shown line by line. The regulatory guidance calls for sensitivity and risk analysis for changes such as interest rates, vacancy, and operating expenses, but it does not prescribe universal shock percentages. Set the magnitude and duration of each stress from comparable local evidence and the subject’s own history.
| Scenario | Revenue assumptions | Expense and capital assumptions | Recovery assumption |
|---|---|---|---|
| Current / in-place | Signed rents, actual collections, current concessions, observed vacancy, and recorded bad debt | Trailing controllable expenses adjusted only for documented changes; include known taxes, insurance, payroll, utilities, repairs, and required reserves | No assumed improvement; shows the cash requirement if conditions remain as reported |
| Supportable base | Lease expirations, realistic renewals, signed new-lease evidence, local effective rents, and a documented reduction in vacancy or concessions | Known contracts and credible inflation assumptions; separate recurring operations from one-time items and capital work | A dated, evidence-backed path to a normalized level, not an immediate return to peak performance |
| Downside | Longer vacancy, weaker effective rents, higher concessions, more bad debt, and delayed lease-up than the base case | Insurance, taxes, payroll, utilities, repairs, and turn costs rise or remain elevated; include reserve draws and major capital needs | Recovery is slower or absent through the hold, with a weaker sale or refinance outcome |
Show the amount and timing of operating deficits in each case. A single annual NOI number can hide a cash shortfall during the first leasing season. Monthly modeling is especially important when expirations cluster, a large renovation program is planned, or a floating-rate loan resets before occupancy improves.
Underwrite revenue at the unit level
Contract rent and market rent
Separate contractual rent on existing leases from market rent on vacant and expiring units. For each floor plan, compare signed leases, renewals, current availability, and credible comparable properties. Explain whether a projected increase comes from a specific renovation, a change in lease term, a different utility package, or a general market assumption. Do not apply a portfolio-wide increase when the evidence differs by unit type.
Vacancy, credit loss, and concessions
Model physical vacancy, economic loss, and concessions as distinct lines. Track how long each vacant unit has been unavailable, how many days are attributable to make-ready work, and how many to weak demand. Estimate credit loss from the property’s delinquency and write-off history, not from a generic allowance. Treat concessions as a cost of acquiring or retaining a resident; if they are concentrated in lease-up, make the assumed end date explicit.

Other income
Validate parking, storage, utility reimbursements, pet fees, application fees, and ancillary services against contracts and collection history. Remove one-time fees, owner-paid reimbursements that will not transfer, and income dependent on a program or vendor that has not been confirmed. If utility recovery changes with occupancy or a regulatory rule, model that relationship rather than holding the line constant.
Stress expenses, reserves, and capital needs
Falling revenue does not automatically reduce expenses. Separate controllable costs from obligations that may rise regardless of occupancy. Review payroll and staffing coverage, property-management fees, utilities, repairs and maintenance, make-ready labor and materials, insurance renewals, property taxes, contract escalators, and extraordinary legal or compliance costs.
- Obtain current insurance indications and identify deductibles, exclusions, and renewal dates.
- Check assessed value, tax appeals, reassessment triggers, and any pending local changes.
- Reconcile utility bills to occupancy and utility-recovery income; vacant units still consume some services.
- Inspect roofs, façades, plumbing, electrical systems, HVAC, life-safety equipment, paving, and amenities, then price deferred maintenance separately from routine repairs.
- Fund replacement reserves and planned capital projects in the same cash-flow model used for debt sizing. Do not treat a reserve draw as operating income.
Ask management for turn-time and turn-cost data by unit type. During a weak market, extending a renovation schedule may preserve cash but prolong vacancy; accelerating it may improve competitiveness while increasing the funding need. The correct choice belongs in the scenario assumptions.
Value a troubled property without capitalizing a fantasy year
Show current NOI and normalized NOI separately, with every adjustment traceable to a lease, invoice, comparable, or operating record. A normalized figure is not a license to erase current weakness.
Federal supervisory guidance states: “The direct capitalization technique is not an appropriate valuation technique for troubled real estate since income generated by the property is not at normal or stabilized levels.” Direct capitalization divides estimated stabilized annual income by a capitalization rate. That shortcut can misstate value when the property needs time and cash to reach normal occupancy and rents.
Use a recovery-period cash-flow model
Project the path from current operations through the period when occupancy and effective rents become normal. Include leasing costs, concessions, downtime, capital spending, operating deficits, debt service, and reserve funding during the recovery. At the sale or refinance date, apply a terminal capitalization rate to a defensible forward NOI, not to a distressed one-time result. Discount the interim cash flows and terminal value at a rate appropriate to the risk.

Support the capitalization rate
Compare transactions with similar location, building characteristics, unit mix, age, condition, financing context, and special rental arrangements. Adjust for differences rather than copying a headline cap rate. Test a range of exit rates and show how each change affects value, proceeds, and equity. A lower cap rate should require stronger evidence; it should not be used merely to make the purchase price work.

Run the core credit measures
| Measure | Calculation | What it reveals |
|---|---|---|
| Debt-service coverage ratio (DSCR) | NOI divided by scheduled debt service | Whether property cash flow covers contractual payments in each operating case |
| Debt yield | NOI divided by the original loan balance | Unlevered income support for the lender, independent of the interest rate |
| Loan-to-value (LTV) | Loan balance divided by supported value | Collateral cushion, which changes when NOI or the cap rate changes |
| Cash-on-cash requirement | Cash available to equity after debt service and required reserves | How much sponsor capital is needed to fund deficits and planned work |
These measures are linked but not interchangeable. A loan can meet an LTV limit while failing DSCR if current NOI is weak, or meet DSCR at an aggressive value while leaving little collateral cushion. No DSCR, LTV, or debt-yield threshold is universal; lender program, asset type, geography, borrower strength, and loan structure determine the applicable standard.
Stress the loan mechanics
Model the actual amortization schedule, interest-only period, floating-rate index and spread, rate cap cost, maturity, extension tests, reserves, and covenants. Recalculate debt service at a higher rate where exposure exists. At maturity, assume refinancing terms that reflect the downside NOI and a less favorable cap rate; do not assume the original lender will extend or that a new lender will size to your stabilized case.
Underwrite the sponsor and secondary repayment sources
Document liquidity available after closing, contingent obligations, guarantees, experience with lease-up or distressed assets, and the capacity to fund operating shortfalls and capital projects. Consider invested equity and secondary repayment sources alongside property income and collateral. A sponsor who can fund a temporary deficit may support a different structure from one whose liquidity is fully committed elsewhere.
Execute the underwriting in six controlled steps
- Reconcile documents. Tie the rent roll and lease abstracts to collections, bank detail, delinquency, concessions, vacancy history, renewals, unit status, and trailing expenses. Resolve unexplained differences before forecasting.
- Map the market. Define the relevant submarket and renter segment; inventory deliveries, lease-up competitors, absorption, concessions, employment, population, and economic concentration.
- Build the three cases. Keep current, supportable base, and downside assumptions visible for each revenue and expense line. State the recovery duration and monthly cash needs.
- Value both the path and the endpoint. Present current NOI, normalized NOI, a recovery-period cash flow, supported entry and exit cap rates, and sensitivity to slower recovery and higher cap rates.
- Size and stress the financing. Calculate DSCR, debt yield, LTV, equity requirements, reserve draws, rate exposure, maturity proceeds, and refinancing outcomes in every case.
- Convert results into terms. Set a maximum purchase price, minimum reserves, required seller credits or financing protections, and explicit walk-away triggers. Obtain updated lender, insurance, tax, and appraisal inputs before signing.
Compare acquisition alternatives on a like-for-like basis
When choosing among properties or loan proposals, normalize geography, unit mix, vintage, lease terms, and renovation status before ranking them.

| Comparison axis | Questions to answer |

| Supply and absorption | How many competing units are delivering, and is observed absorption sufficient for the planned recovery? |
| Expense exposure | Which costs are controllable, fixed, contractually escalated, or exposed to insurance and tax shocks? |

Common underwriting failures and how to correct them
Capitalizing the seller’s pro forma
Failure: applying a market cap rate to a rent roll that assumes immediate full occupancy and peak rents. Correction: value the recovery period explicitly and capitalize a supported forward NOI at the terminal date.
Using physical occupancy as revenue proof
Failure: treating occupied units as collected rent. Correction: reconcile economic occupancy to concessions, delinquency, write-offs, and bank receipts.
Importing generic stress percentages
Failure: applying arbitrary rent, vacancy, or expense shocks without local support. Correction: derive stresses from the subject’s history, signed leases, comparable properties, supply pipeline, and lender sensitivity requirements.
Assuming supply will clear on schedule
Failure: forecasting a rebound because construction will supposedly be absorbed before sale or refinance. Correction: require observed absorption and a competitive lease-up analysis; extend the weak period in the downside case.
Relying on LTV alone
Failure: accepting a low leverage ratio while ignoring inadequate cash flow or refinance proceeds. Correction: test DSCR, debt yield, value, equity, reserves, maturity proceeds, and sponsor liquidity together.
Ignoring the first-year cash deficit
Failure: showing an attractive five-year return while omitting monthly funding needs during lease-up and capital work. Correction: schedule deficits and reserve draws by month and verify that cash is available after closing.
Turn the downside case into a bid and a walk-away rule
Set the maximum price by solving for the amount of equity and liquidity you are willing and able to commit while preserving the required downside coverage. Include acquisition costs, immediate repairs, reserves, operating deficits, financing fees, and realistic sale or refinance proceeds. If the price only works when rents rise immediately, concessions disappear, occupancy reaches a target on schedule, the exit cap rate compresses, or refinancing is frictionless, the underwriting is relying on a chain of favorable events.
