How to Structure a Friends-and-Family Investment Round for a Startup

A friends-and-family round is still a securities offering: the relationship between founder and investor does not create a special federal exemption. Before asking anyone to invest, work with U.S. securities counsel to choose an offering exemption that fits your outreach and investor pool; then select and document the investment terms, explain the risks, and calendar required filings.

This guide covers U.S. federal securities considerations. State notice filings, entity and tax questions, and rules outside the United States need separate, fact-specific review. The SEC says federal securities law does not treat a financing differently just because it is called a friends-and-family, angel, seed, or Series A round. See the SEC’s Early-Stage Investors guidance.

Choose the offering path before you solicit investors

An investment instrument and an offering exemption solve different problems. A note, SAFE, or stock purchase agreement sets terms between the company and investor; by itself, it does not establish that the securities offering complies with federal law. First determine which exemption may fit the company’s facts and how you plan to communicate with potential investors.

Rule 506(b): no general solicitation

Rule 506(b) prohibits general solicitation and advertising to market the securities. It allows an unlimited number of accredited investors and no more than 35 non-accredited investors in any 90-calendar-day period. A non-accredited purchaser must meet the applicable sophistication standard, and the issuer must provide specified disclosure and financial-statement information before the sale. Bad-actor disqualification provisions also apply, and the securities are restricted. The SEC summarizes these requirements on its Rule 506(b) page.

The 35-person limit is not permission to accept any 35 non-accredited friends. Their qualifications and the required disclosures matter, as do the issuer’s solicitation history, purchaser status, documentation, and any related offerings. Have counsel assess those facts before outreach.

Rule 506(c): general solicitation, accredited purchasers only

Rule 506(c) permits general solicitation, but every purchaser must be accredited and the issuer must take reasonable steps to verify that status. It is not a route for including non-accredited friends in a publicly promoted offering. The SEC describes this and other exempt-offering routes on its Exempt Offerings page.

Other exemptions have their own conditions

The SEC also lists Regulation Crowdfunding, which permits an offering of up to $5 million through an internet-based platform and an intermediary registered as a broker-dealer or funding portal. It has its own offering and disclosure requirements, so it should not be treated as a casual substitute for a privately documented round. Regulation A, Rule 504, and certain intrastate routes have separate conditions as well.

Compare the investment structures

The SEC identifies loans, convertible debt, and equity as possible forms of early-stage investment, depending on the company’s and investors’ needs; it does not rank one as best for every startup. The SEC’s Early-Stage Investors guidance is a starting point, not a substitute for terms tailored to the company.

Finance Record Book for Small Churches
  • Enough forms for 1 year for churches of approximately 150 members
  • 5 3/16" x 9"
  • Includes forms for church receipts, member contributions, and disbursements
Structure Terms to make explicit Key trade-offs
Loan Principal, interest, repayment schedule, maturity, defaults, security or guarantees, and whether repayment depends on company cash Creates a repayment burden and creditor rights. Consider whether the startup can realistically repay on the agreed schedule.
Convertible debt Loan terms plus the conversion trigger, conversion price or discount/cap mechanics, maturity consequences, and what happens if no priced financing occurs Combines potential future equity conversion with repayment exposure if conversion does not happen as expected; timing and dilution can be complex.
Equity Share class and number, price, ownership calculation, voting or information rights, transfer restrictions, and future dilution Sets ownership and governance terms now; requires clarity on valuation and can add administrative work.

If considering a SAFE

Do not assume every SAFE form has the same terms or that using one removes securities-law obligations. Read the actual document’s conversion and liquidity provisions, and explain how they affect the investor. The SEC material cited above does not compare SAFE templates or endorse one.

Make the terms and risks understandable to relatives and friends

People close to the founders may be less inclined to challenge assumptions, so describe the transaction plainly and document it consistently. State what the investor receives, when repayment or conversion could occur, how ownership is calculated if relevant, and what rights or restrictions apply. For comparable investors, use one coherent set of documents unless counsel advises otherwise.

Be explicit that the company may fail, the investment may be illiquid, and the investor could lose the entire amount. Explain what failure would mean under the chosen instrument—for example, whether a loan remains repayable under its terms, or whether an equity holder may receive nothing. The SEC advises founders to disclose investment risks and the downside if the company does not succeed in its Early-Stage Investors guidance.

Run the round in a deliberate sequence

  1. Set the facts. Identify the issuer entity, intended amount, investor locations and status, prior or concurrent offerings, and whether any public communication has already occurred.
  2. Select the exemption with counsel before outreach. Match the planned solicitation and investor eligibility to the exemption. The round’s informal name does not determine the legal path.
  3. Choose and explain the instrument. Make repayment, conversion, price, dilution, ownership, and governance terms legible before investors commit.
  4. Deliver disclosures and collect records. Keep signed documents, investor representations, the amount and date of each commitment, and records of required disclosure delivery.
  5. Calendar federal and state filings. For Rule 506, the SEC says Form D is due within 15 calendar days after the first sale. Its Rule 506(b) guidance describes the first sale as when the first investor becomes irrevocably contractually committed. Rule 506 preempts state registration and review, but state notice filings and fees may still apply; requirements depend on the relevant jurisdiction. See the SEC Rule 506(b) page.
  6. Check before changing course. A change in solicitation, investor pool, terms, or offering timeline can affect the legal analysis. Ask counsel before making one.

What Form D does—and does not do

Form D is a notice filing, not SEC approval of the offering or a guarantee that the exemption’s conditions were met. For a Rule 506 offering, use the first-sale date to track the 15-calendar-day filing deadline, and separately confirm state notice and fee obligations. The SEC states the deadline on its Rule 506(b) page.
