How to Stress-Test Your Portfolio for an AI-Driven Market Correction

An AI-driven market correction is a plausible stress scenario—not a prediction. You can test how exposed your portfolio may be by looking through funds to their underlying holdings, defining several hypothetical market shocks, and estimating how those shocks could affect the money tied to your goals.

Why include an AI-related correction in a portfolio stress test?

Official financial bodies have described AI-related valuations and concentration as potential sources of market risk, but they have not established that a correction is imminent or said when one might occur. The Federal Reserve’s May 2026 Financial Stability Report records market participants’ concerns about AI-related equity valuations, debt-financed capital spending, and possible labor-market effects. It reports those concerns; it does not conclude that prices are misvalued.

On 31 August 2026, Financial Stability Board Chair Andrew Bailey warned that leverage in equity markets could interact with high valuations, market concentration, and AI-related optimism to amplify a future correction. The IMF’s April 2026 Global Financial Stability Report also identifies stretched equity valuations and concentration, particularly among AI-related firms, as downside risks. These are reasons to examine concentration and possible spillovers—not forecasts of a correction’s timing or effect on your individual portfolio.

Start with the goal and the loss you can tolerate

Before looking at market shocks, note what the portfolio is meant to fund, when you expect to need the money, and how much loss you believe you could withstand without abandoning the plan. The SEC says asset allocation depends on an investor’s time horizon and risk tolerance. A hypothetical loss has different implications for money needed soon than for money invested toward a distant goal.

Look through funds to find overlapping exposure

List investments across all accounts, including individual stocks, mutual funds, and exchange-traded funds. Group them by asset class, sector, geography, and major underlying companies. Then check the holdings of your funds: owning several funds does not necessarily mean you are diversified if they hold many of the same companies or focus on similar parts of the market.

The SEC cautions that narrowly focused funds may not provide diversification and recommends checking fund holdings. Its investor guide to asset allocation and diversification explains why the underlying investments matter, not just the number of funds in an account.

Build scenarios from explicit assumptions

Write down the assumed shock for each exposure before calculating its effect. There is no standard retail-investor scenario template prescribed by the cited sources; the scenarios below are a practical way to explore different kinds of risk, not forecasts or recommended assumptions.

Broad equity decline

Assume a decline across the equity market, and apply the same stated shock to the equity holdings you have chosen to include. This helps show how much of the portfolio depends on stocks generally, rather than only on AI-related companies.

AI-sensitive repricing

Assume concentrated technology or AI-related holdings fall more than the rest of your equities. State which investments you classify as AI-sensitive and the separate shock assigned to them and to other stocks. This tests whether overlapping fund holdings or a small number of large positions make the portfolio more exposed than it first appears.

Severe recession with spillovers

Consider a scenario that combines falling equity prices with changes in interest rates, credit conditions, and employment or income assumptions relevant to your situation. The Federal Reserve’s 2026 supervisory scenario offers a reference for severity, not a household forecast: it assumes equity prices fall about 58 percent over the first three quarters and the VIX peaks at 72 percent in the second quarter. Those are hypothetical values for a bank stress test, not predictions or recommended shocks for an individual investor.

Estimate the dollar impact for each scenario

For each holding, multiply its current value by the price change you assigned to it. Add the estimated dollar changes across holdings to get a simplified portfolio-level estimate, then compare that figure with the portfolio’s starting value and the goal it supports.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For example, if a hypothetical scenario assigns a 20 percent decline to a holding worth $10,000, its estimated change is a $2,000 loss. This arithmetic illustrates the method only; it is not a suggested shock or a prediction. Apply the assumptions consistently to the holdings in each scenario, and make clear which positions receive which shock.

Compare scenarios using five questions:

  • Breadth: Does the shock affect only AI-sensitive holdings, or the full equity market?
  • Severity: How large is the assumed price change for each exposure?
  • Speed: Does the scenario assume a rapid shock or a more gradual decline?
  • Spillovers: Does it also change rates, credit spreads, or employment and income assumptions?
  • Portfolio impact: What is the estimated dollar loss, and could it threaten the goal or its time horizon?

A simplified estimate cannot predict actual returns. Securities may respond differently from the assumptions, and relationships between investments can change during market stress.

Decide what the result means for your plan

Ask whether the estimated loss would interfere with a near-term spending need or make you likely to abandon your investment plan. If the allocation appears inconsistent with your goals or tolerance for loss, review it in that context. A stress test identifies vulnerabilities; by itself, it does not dictate a trade or establish a suitable allocation.

Rebalancing is a separate decision

Rebalancing brings a portfolio back toward its intended allocation. The SEC describes both calendar-based and threshold-based approaches, but the appropriate method depends on the plan you are following. Rebalancing can involve transaction fees or tax consequences, so consider those before acting. See the SEC’s guide to asset allocation and diversification for its discussion of rebalancing.
