How to review and rebalance an underperforming stock portfolio

An underperforming stock portfolio is not automatically a portfolio that should be sold. First compare the portfolio with your written goal, time horizon, liquidity needs, risk tolerance and target asset allocation. Then identify whether the shortfall comes from an oversized position, poor diversification, fees, cash drag, taxes, or a changed investment thesis. Rebalance to restore the risk level your plan calls for, using contributions, dividends and withdrawals before selling taxable holdings where practical.

Rebalancing is risk control, not a prediction about the next winning stock. A preset review schedule and drift rule help you make the decision from your plan rather than from a recent loss or a hot market.

What an underperforming portfolio actually tells you

“Underperforming” can mean several different things. A portfolio may have a negative return, trail a broad market index, lag the benchmark assigned to one holding, or simply fail to meet the return needed for a personal goal. Those are different problems and require different responses.

Recent relative performance alone is not a sound reason to change an asset allocation. Investor.gov cautions that investors should not increase their stock allocation merely because stocks have recently outperformed, or reduce it simply because stocks have fallen. A holding can lag for a period and still be serving its intended role in a diversified plan.

Begin with the question: Is the portfolio still appropriate for the goal? If the goal, time horizon, need for cash or ability to tolerate losses has changed, the target allocation may need to change. If those facts have not changed, the first task is usually to restore the intended mix rather than to chase whichever asset performed best most recently.

Rebuild a complete baseline before making a trade

Inventory every account and holding

Use current market values, not the amounts you originally invested. Include retirement and taxable accounts, cash balances and outside accounts when they affect your total exposure. A single account can look diversified while the combined household portfolio is concentrated in one company, sector or country.

Record What to capture Why it matters
Account Institution, account type and tax status Determines which sales may create taxable gains and where new contributions can be directed.
Holding Ticker or fund name, shares and current market value Provides the position size used to calculate portfolio weights.
Cost basis Total basis and, where available, the basis of individual tax lots Shows the potential gain or loss before a taxable sale.
Fees Fund expense ratios, advisory charges, commissions and other recurring costs Costs reduce returns even when market performance is acceptable.
Target weight Percentage assigned to stocks, bonds, cash and any other approved category Creates the reference point for measuring drift.
Role For example, core equity, income, inflation hedge or short-term cash Prevents a holding from being judged by a benchmark that does not match its job.

Note the date and valuation method used. Prices move constantly, so a review is a snapshot for decision-making, not a permanent record of value.

Write down the plan you are actually using

If there is no written investment policy, create a one-page version before rebalancing. State the goal, target date, minimum cash reserve, target asset allocation, acceptable drift, permitted investments and the conditions that would justify a change. Include how often you will review the portfolio and who has authority to approve a change if the account is jointly owned.

Separate money needed soon from long-term money. A portfolio can appear underweight in stocks for a good reason if a large withdrawal is due shortly. Conversely, money needed for a near-term expense should not be forced into volatile assets merely to hit a long-term percentage.

Test whether the goal or risk level has changed

Ask these questions in order:

  • Has the goal amount, purpose or deadline changed?
  • Has your income, emergency reserve or expected withdrawal changed?
  • Will you need a substantial distribution sooner than planned?
  • Can you financially and emotionally tolerate the loss that the current allocation could produce?
  • Has a change in employment, debt, health or family circumstances altered your capacity for risk?

If the answer to one of these is yes, revise the target allocation deliberately and document why. Do not label a change in circumstances as “rebalancing”; it is a change to the plan itself. If the answers are no, keep the target allocation and investigate the holdings against that standard.

Diagnose the source of the shortfall

Use an appropriate benchmark

Compare each holding with a benchmark that matches its mandate. A broad domestic equity fund should not be judged against a single technology stock, and a short-duration bond fund should not be judged against a long-term stock index. Compare the total portfolio with the blended benchmark implied by its target weights.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A benchmark comparison describes what happened during the measurement period. It does not prove what will happen next. A recent lag can result from a temporary style cycle, a deliberate defensive position, fees or an investment thesis that is no longer valid.

Look for concentration and overlap

Calculate each position as a percentage of the total portfolio. Then examine sector and geographic weights. Add the underlying top holdings of funds; owning several funds does not guarantee diversification if each fund owns the same few companies.

Concentration can arise from an appreciated employer stock position, several funds with similar mandates, or a collection of individual stocks in one industry. A portfolio can contain twenty securities and still behave like one large sector bet.

Separate investment results from portfolio drag

Check recurring fees, trading turnover, bid-ask spreads, uninvested cash and the timing of deposits and withdrawals. Cash held for a known expense is not necessarily a mistake, but cash that accumulated accidentally can make the portfolio trail its intended allocation. High turnover can also create costs and taxable gains without improving the portfolio’s role.

Review the investment thesis for individual stocks

For each individual company, write the original reason you bought it and the facts that would invalidate that reason. Consider competitive position, financial condition, valuation, governance and the position’s size relative to the rest of the portfolio. Do not use the purchase price as the main decision rule: a stock is not attractive merely because it is below your cost basis, and a gain is not a reason by itself to sell.

Check diversification at two levels

Investor.gov describes diversification across asset categories and within each category. Both tests are necessary.

Across asset categories

Measure the current percentages of stocks, bonds, cash and any other categories allowed by your plan. Market movements can push the portfolio away from its targets: a strong stock market can raise the stock percentage while bonds and cash become smaller shares, and a stock decline can do the reverse.

Within the stock allocation

Review company size, sectors, geography and the correlation of the holdings. A broad fund may provide exposure to hundreds or thousands of companies, while a narrow sector fund or a single stock requires more due diligence and creates greater concentration risk.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Holding type Questions to ask Typical portfolio issue to investigate
Individual stock What is the current thesis, position weight and company-specific risk? One company may dominate results or create an uncompensated risk.
Broad diversified fund What index or mandate does it follow, and what are its fees? Overlap with another broad fund can be greater than the fund names suggest.
Narrow sector or thematic fund How large is the sector allocation after combining all holdings? A portfolio may unknowingly make a large bet on one industry.
International or regional fund What countries and currencies are represented? Geographic exposure may be missing or concentrated in one region.

Choose a rebalancing rule you can follow

There is no universal drift percentage that is correct for every investor. A useful rule is one that keeps risk within a range you can accept, does not force unnecessary trading and is simple enough to apply consistently. Define the rule before looking at the next month’s performance.

Method How it works Strength Trade-off
Calendar Review and, if needed, rebalance on a fixed schedule such as every six or twelve months. Simple and easy to automate or put on a calendar. May trade when drift is small, or wait while a large drift develops between review dates.
Threshold Trade only when an asset class moves outside a preset band around its target. Responds to material drift and can reduce unnecessary trades. Requires current values and a clear definition of the band.
Combined Review on a calendar and trade only when a threshold has been crossed. Balances regular oversight with a minimum level of drift. Needs both a schedule and a written band, so it takes more administration.

Vanguard illustrates the mechanics with a portfolio targeted at 70% stocks and 30% bonds that has drifted to 76% stocks and 24% bonds. The figures are an example of allocation drift, not a forecast or a recommended target. Your own band should reflect your risk capacity, liquidity needs, account taxes and trading costs.

Review the rule whenever the goal or target allocation changes. Do not widen a band simply to avoid acknowledging a risk you no longer want.

Rebalance in the lowest-friction order

Calculate the dollar amount needed to move each category back toward target. Use the least costly source of change first.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Direct new money. Send future contributions to underweight categories instead of adding to holdings that are already above target.
  2. Use natural cash flows. Direct dividends, interest and scheduled withdrawals toward the categories that need to grow or shrink. A withdrawal from an overweight category can reduce drift without a sale.
  3. Sell only what is necessary. If contributions and cash flows cannot correct the allocation within your chosen time frame, sell part of an overweight position and buy the underweight category.
  4. Consider a partial rebalance. Moving partway toward target can reduce risk while limiting taxes and transaction costs when a full correction would be expensive.
  5. Place and verify trades. Check the order type, account, quantity and estimated costs. After settlement, recalculate the weights and record the new basis and allocation.
Implementation Tax exposure Speed of correction When it fits
Sell overweight and buy underweight May realize gains or losses and incur transaction costs. Fastest way to restore the planned mix. Large drift, limited future contributions or a tax-advantaged account.
Buy only underweight assets Usually avoids selling gains, although purchases still have transaction costs. Depends on the size and timing of contributions. Regular savers who can correct drift over several deposits.
Redirect ongoing contributions Normally avoids sales in the account. Slowest when the portfolio is far from target. Small drift, substantial recurring contributions or high taxable-sale costs.
Use dividends, interest and withdrawals Can reduce the need for sales; tax treatment still depends on the account and distribution. Depends on available cash flow. Portfolios with regular income or planned withdrawals.

Handle taxable accounts before selling

In a taxable account, estimate the realized gain or loss for each tax lot before placing an order. Consider the holding period, applicable tax rate, transaction fees and whether the sale would push income into a different tax situation. A trade that appears small as a percentage of the portfolio can still create a large taxable event if the position has a low basis.

Investor.gov notes that rebalancing methods can create transaction fees or tax consequences. Tax-loss harvesting can also implicate wash-sale rules, which may limit the tax treatment when a substantially identical investment is bought around a loss sale. The details depend on the security, timing, account ownership and applicable law; ask a qualified tax professional before relying on a tax result.

Tax considerations should influence implementation, not silently change the risk target. If immediate selling is costly, use contributions, dividends, withdrawals or a partial correction while you plan the remaining steps. Tax-advantaged accounts may offer more flexibility, but withdrawals and account-specific rules still matter.

Should you sell a losing stock?

Hold when the plan and thesis still fit

A loss is not evidence that the company will continue to fall, and a gain is not evidence that it should be sold. If the position is appropriately sized, the original thesis remains valid and the stock still has a defined role, keep it within the limits of your written plan.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Trim when concentration is the problem

If appreciation or a portfolio change has made one position too large, sell enough to return it to the permitted range rather than making an all-or-nothing decision. This addresses position risk without claiming to know the stock’s next direction.

Sell when the thesis or role is broken

A sale can be justified when the company no longer meets your quality criteria, the original reason for owning it has failed, the position cannot be monitored responsibly, or the holding conflicts with a changed goal or risk capacity. Document the specific fact that caused the decision. “It went down” is a description of performance, not a complete investment rationale.

Do not confuse rebalancing with market timing

Rebalancing sells a category that has become too large and buys one that has become too small relative to the plan. It does not require a forecast that one market will outperform another. Vanguard describes rebalancing as staying in sync with long-term goals rather than timing the market.

Worked examples of allocation drift

A 70/30 portfolio that becomes 76/24

Suppose the target is 70% stocks and 30% bonds. After market movements, the current mix is 76% stocks and 24% bonds. The stock drift is six percentage points above target; the bond drift is six points below target. The next action depends on your written rule: a calendar rule may wait until the scheduled review, a threshold rule may trade if the six-point move is outside your band, and a combined rule may do both tests.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

You could direct new contributions to bonds, use available dividends or interest for bonds, or sell part of the stock allocation and buy bonds. In a taxable account, compare the tax cost of the sale with the speed and risk reduction it would provide. The example demonstrates how to measure drift; it does not establish a universal threshold.

An allocation that rises from 60% stocks to 80%

Investor.gov uses a 60% stock allocation rising to 80% as an illustration of why a portfolio can become more aggressive without the investor making a conscious decision. The numbers illustrate a change in risk exposure, not an expected return or a signal that stocks should be sold immediately. The correct response is to compare the current 80% with the target in the plan and then apply the chosen implementation method.

Document the decision and monitor the result

After each review, save the date, account values, target percentages, current percentages, drift calculation, trades, estimated costs and the reason for any change. Record whether the action was caused by market movement, a contribution, a withdrawal or a change in the plan. Keep the target allocation and drift rule with the account records so the next review does not begin from memory.

Recheck the portfolio after a major deposit, withdrawal, account transfer or goal change, not only on the regular review date. Confirm that trades settled, dividends were directed as intended and the post-trade weights are within the permitted range. A spreadsheet or portfolio allocation tracker can calculate weights, but it cannot decide whether a goal or risk tolerance has changed.

Common mistakes that make an underperforming portfolio worse

  • Chasing the latest winner: changing the allocation solely because one category recently outperformed.
  • Using the wrong benchmark: judging a defensive or specialized holding against an unrelated market index.
  • Counting fund names instead of exposures: owning several funds whose largest holdings and sectors overlap.
  • Ignoring total-portfolio risk: reviewing one account while employer stock, retirement assets or cash sit elsewhere.
  • Liquidating everything at once: creating avoidable taxes and costs when contributions or a partial rebalance could work.
  • Changing the rule after a loss: widening the drift band or abandoning the plan because the last decision felt uncomfortable.
  • Failing to record the reason: making it impossible to distinguish a deliberate plan change from an emotional reaction.

A repeatable review sequence

  1. List all accounts, holdings, cash, basis, fees, tax status, targets and roles.
  2. Confirm the goal, time horizon, liquidity needs and risk tolerance.
  3. Calculate each current weight and its difference from target.
  4. Compare holdings with appropriate benchmarks and inspect fees, turnover and cash drag.
  5. Check concentration, sector overlap, geography and the largest underlying positions.
  6. Apply the written calendar, threshold or combined trigger.
  7. Use contributions, dividends and withdrawals before taxable sales when practical.
  8. Estimate taxes, wash-sale implications and transaction costs before selling.
  9. Execute only the trades needed to restore the intended risk exposure.
  10. Record the decision, settlement results and next review date.

The result you are seeking is not a guaranteed higher return. It is a portfolio whose diversification and risk remain consistent with a goal you still intend to pursue.
