How to Research a Stock Using Earnings, Cash Flow, and Valuation

The most reliable way to research a stock is to move from the company’s filings to its earnings, then reconcile profit with cash generation before judging valuation. Start with the latest Form 10-K and Form 10-Q, understand the business and disclosed risks, test management’s explanation against the statements and footnotes, and compare valuation ratios using definitions and industry context that fit the business.

What this method can—and cannot—tell you

Stock research is an evidence-collection process, not a single ratio lookup. A useful conclusion should explain what the company sells, how it makes money, what could impair that model, whether reported earnings are supported by cash, and how the current price compares with relevant alternatives.

This framework can help you decide whether a company merits deeper work. It cannot establish a stock’s fair value, predict returns, or produce a buy or sell recommendation without company-specific data, current market prices, and assumptions about the future. The figures and prices in a valuation must be refreshed whenever you make a current assessment.

1. Start with the company’s primary filings

Read the latest Form 10-K first

The annual Form 10-K is the foundation because it combines a detailed description of the business and risks with audited financial statements. Investor.gov describes the filing as a source for the company’s operations, risk picture, and audited accounts. Begin with these sections:

  • Business: Identify the products or services, customers, geographic exposure, distribution channels, competitors, suppliers, regulation, and factors management says drive demand.
  • Risk Factors: Separate risks that could affect revenue, margins, liquidity, assets, or access to financing. Look for concentration in customers or suppliers, legal and regulatory exposure, cyclicality, technology dependence, and foreign-exchange or interest-rate sensitivity.
  • Management’s Discussion and Analysis (MD&A): Read management’s explanation of changes in revenue, costs, liquidity, capital resources, and known trends. Treat it as an explanation to test, not as proof.
  • Financial statements and footnotes: Use the income statement, balance sheet, cash-flow statement, statement of equity, and notes to verify the story. Footnotes can materially change your interpretation by describing accounting policies, taxes, pensions, leases, debt terms, stock compensation, contingencies, and unusual transactions.

Use the latest Form 10-Q to update the picture

A 10-Q supplies the most recent quarterly information between annual reports. Read the current quarter and year-to-date periods alongside the comparable periods from the prior year. Check whether trends described in the 10-K are continuing, changing, or reversing. A quarter can be affected by seasonality, timing, one-time items, or a normal cyclical swing, so do not treat one period as a complete forecast.

A practical filing order

  1. Read the 10-K Business section and write a one-paragraph description of how the company earns revenue.
  2. List the most important risks from Risk Factors and note which financial line or cash flow each risk could affect.
  3. Read the MD&A for management’s explanations of growth, margins, liquidity, capital spending, and financing.
  4. Read the statements without management’s commentary and mark the largest changes.
  5. Use the footnotes to investigate accounting policies, obligations, nonrecurring items, and any definition used for adjusted measures.
  6. Repeat the process with the latest 10-Q, comparing like periods.

2. Understand earnings as a connected set of measures

Do not begin with earnings per share alone. Build a series for revenue, expenses, operating income when presented, net income, and EPS across comparable quarters and years. The point is to identify what changed and whether the explanation is consistent across the income statement, MD&A, and notes.

Revenue: identify the source and quality of growth

Ask whether revenue changed because of units, prices, product mix, acquisitions, currency translation, or recognition timing. A company can report higher sales while losing customers, relying on discounts, or becoming dependent on one large account. Segment and geographic disclosures may reveal whether growth is broad or concentrated.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Expenses and margins: find the economic driver

Classify the major costs as variable, fixed, or discretionary where the filing allows. Rising revenue with faster-rising costs compresses margins; slower cost growth can expand them. Investigate changes in research spending, sales and marketing, restructuring, impairment, depreciation, stock compensation, interest, and taxes. A margin change that management calls temporary should be checked against the related footnote and subsequent periods.

Net income: distinguish recurring performance from isolated effects

Net income includes items below operating profit, including interest, taxes, gains or losses, and other items. Read the reconciliation for unusual settlements, asset sales, restructuring, impairments, tax benefits, or changes in the number of shares. An increase in net income caused by a one-time gain is different from improvement in the underlying business.

EPS: useful, but not self-explanatory

EPS expresses earnings attributable to each share. Compare both basic and diluted EPS when available, and examine changes in the weighted-average share count. Repurchases can lift EPS even when total net income is flat; stock issuance can dilute it. EPS also does not tell you whether earnings will persist. Put the figure in the context of revenue, margins, cash flow, capital needs, and the industry cycle.

Use a comparable-period worksheet

Measure Current period Comparable prior period What to investigate
Revenue Reported amount Same quarter or year previously Volume, price, mix, acquisitions, currency, concentration
Major expenses Reported amount and percentage of revenue Prior comparable amount Fixed versus variable costs, one-time charges, operating leverage
Net income Reported amount Prior comparable amount Operating result versus interest, tax, gains, or losses
Basic and diluted EPS Reported per-share figures Prior comparable figures Share-count changes, dilution, persistence

3. Reconcile earnings with cash generation

Profit and cash answer different questions. Accrual accounting records revenue and expenses when the accounting rules require, while the cash-flow statement records cash movements. A profitable company can consume cash while it builds inventory, extends customer credit, or pays for a large project. A company can also report weak profit while generating cash because of working-capital timing or noncash charges. A meaningful difference calls for investigation, not an automatic verdict.

Know the three cash-flow sections

Section What it reports Questions to ask
Operating activities Cash generated or used by the company’s operations, including working-capital movements and adjustments from net income Is cash from operations positive, growing, and reasonable relative to reported profit?
Investing activities Cash spent on or received from longer-term assets and investments, including purchases and sales of property or businesses How much cash is required to maintain or expand the business?
Financing activities Cash transactions with lenders and shareholders, such as borrowing, repayment, issuance, repurchases, and dividends Is the company funding operations internally or relying on new debt or equity?

SEC Chief Accountant Paul Munter wrote on December 4, 2023: “The information presented in the statement of cash flows helps investors assess the issuer’s potential to generate positive future net cash flows, meet its financial obligations, and pay dividends or otherwise return cash to investors.”

Investigate a material profit–cash gap

  • Compare net income with operating cash flow over several periods, not just one quarter.
  • Review receivables and inventory. Rapid growth can absorb cash even when sales and profit rise.
  • Check payables and accrued expenses. A temporary increase in supplier credit can boost operating cash flow without improving economics.
  • Separate noncash expenses, such as depreciation or stock compensation, from cash costs; then ask whether the related asset replacement or dilution still carries an economic cost.
  • Look for acquisitions, customer advances, litigation payments, restructuring, or other unusual cash movements in the notes.
  • Read the cash-flow statement’s reconciliation from net income to operating cash flow and tie large adjustments to the balance sheet.

One period can be distorted by timing. A persistent gap, especially when receivables or inventory grow faster than revenue, deserves a more skeptical explanation.

4. Treat free cash flow as a defined, non-GAAP measure

SEC staff guidance says free cash flow is typically calculated as cash flows from operating activities under GAAP less capital expenditures. The SEC identifies free cash flow as a non-GAAP measure, and companies can define or present it differently.

Before comparing free cash flow between companies or periods:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Find the company’s reconciliation and identify exactly which operating-cash figure it uses.
  2. Confirm what is included in capital expenditures. Purchases of property and equipment may be shown separately, while some companies include or exclude other investments.
  3. Check whether the number is adjusted for acquisitions, restructuring, working-capital changes, or other items.
  4. Use the same definition and period for every comparison.
  5. Ask whether the reported capital spending is maintenance spending, growth spending, or both. A high free-cash-flow figure after underinvesting may not be sustainable.

Free cash flow can help assess cash available for debt repayment, dividends, repurchases, or reinvestment, but it does not replace the GAAP cash-flow statement. Label the calculation you use and do not treat two similarly named figures as comparable until their reconciliations match.

5. Check the balance sheet, obligations, and funding needs

Income and cash-flow trends need a balance-sheet context. Examine cash, receivables, inventory, property and equipment, goodwill, debt, leases, deferred revenue, pension obligations, taxes, and other liabilities. Footnotes often contain maturity schedules, covenant terms, collateral, guarantees, and contingencies that are not obvious on the face of the statements.

Relate the obligations to the business model. A capital-intensive manufacturer may require recurring investment in equipment; a subscription business may collect cash before delivering service; a fast-growing company may need working capital even when margins are positive. Compare required payments with operating cash generation and available liquidity rather than viewing debt as a standalone number.

6. Value the stock with more than one contextual measure

Valuation ratios describe the price investors are paying relative to a financial measure. They are comparison tools, not conclusions. Use measures that fit the company, compare consistent definitions, and explain what each ratio leaves out.

Price-to-earnings (P/E)

P/E equals share price divided by earnings per share:

P/E = share price ÷ EPS

Compare a company’s P/E with its own historical range, relevant peers, or an industry benchmark only when the earnings periods and definitions are comparable. A high P/E may reflect expected growth, lower perceived risk, temporarily depressed earnings, or an accounting difference. A low P/E may reflect cyclically high earnings, deteriorating prospects, leverage, or unusual gains. EPS can be negative or unstable, making P/E unhelpful.

Other methods and when they help

Method Basic relationship Useful context Important limitation
Discounted cash flow or dividend discount Present value of expected future cash flows or dividends Businesses where future cash generation can be modeled and assumptions are explicit Results are highly sensitive to growth, margins, discount rates, terminal value, and payout assumptions
EV/EBITDA Enterprise value relative to earnings before interest, taxes, depreciation, and amortization Comparing companies with different debt and cash structures EBITDA excludes capital spending, working capital, taxes, and financing needs
EV/sales Enterprise value relative to revenue Companies with low or negative earnings where sales are more stable Ignores margins and whether revenue can become profitable
PEG P/E relative to an earnings-growth rate Growth-company comparisons when growth definitions are consistent Growth forecasts may be uncertain, and the ratio can hide cyclical or one-time earnings
Price-to-book Share price relative to book value per share Businesses whose assets and liabilities are meaningfully represented on the balance sheet Intangible assets, write-downs, and accounting conventions can reduce comparability
Price-to-free-cash-flow Equity value relative to a defined free-cash-flow measure Companies with recurring cash generation and a clearly reconciled FCF definition Free cash flow is non-GAAP and may vary with working capital and capital-spending choices

FINRA’s analyst outline lists these methods as possible approaches rather than universal requirements. The appropriate ratio depends on the industry and business model; the SEC’s investor guidance likewise notes that desirable ratios vary by industry.

Normalize earnings for cyclical businesses

For a cyclical company, a current P/E can be misleading because earnings may be near a peak or trough. FINRA identifies normalized, mid-cycle, or trend-line earnings as possible bases for a cyclical P/E. Build the normalized figure from a transparent period and explain the choice. Do not replace reported earnings silently, and do not assume a historical average is a forecast.

7. Compare companies and periods on consistent axes

A useful comparison is broader than “which stock has the lowest P/E.” Use the same reporting periods, currency treatment, share-count convention, and ratio definitions wherever possible.

Comparison axis What to collect Why it matters
Revenue and earnings trend Comparable revenue, expenses, net income, EPS, and margins Shows growth, profitability, volatility, and possible one-time effects
Operating cash relative to earnings Operating cash flow, net income, working-capital changes Tests whether accounting profit is converting into cash over time
Capital expenditure and funding Capital spending, free-cash-flow reconciliation, debt issuance and repayment Shows reinvestment requirements and dependence on external capital
Balance-sheet obligations and risks Debt, leases, pensions, contingencies, liquidity, and disclosed risks Places earnings and valuation in a solvency and resilience context
Valuation method and definitions P/E, EV-based ratios, P/FCF, or other suitable measures with formulas Prevents false comparisons caused by inconsistent inputs
Business model and cyclicality Industry economics, customer mix, competitive position, and cycle stage Explains why the same ratio can imply different expectations for different companies

8. Keep a current valuation from becoming stale

Share price and EPS change continuously, while filings arrive on a schedule. A P/E calculated last month can be wrong today even if the company has not filed a new report. Before describing a valuation as current, record:

  • the date and market price used;
  • the latest available 10-K or 10-Q and the earnings period;
  • whether EPS is trailing, forward, adjusted, basic, diluted, or normalized;
  • the share count and any corporate action that changed it;
  • the exact formula and whether enterprise value includes debt and excludes cash as defined;
  • the source and date for every forecast or estimate.

The available material here contains no company-specific financial figures or live quote, so it cannot support a current valuation for any particular stock. Gather those inputs from the company’s latest filings and a current market-price source before calculating.

9. A repeatable stock-research worksheet

  1. Describe the business: Write what the company sells, to whom, and what must remain true for demand to continue.
  2. Rank the risks: Select the disclosures most capable of changing revenue, margins, liquidity, or the balance sheet.
  3. Build the earnings series: Enter comparable revenue, expenses, net income, basic EPS, diluted EPS, and margins.
  4. Explain every large change: Tie management’s explanation to a statement line and, when relevant, a footnote.
  5. Map the cash flows: Record operating, investing, and financing cash flows and identify unusual movements.
  6. Reconcile free cash flow: Calculate operating cash flow minus capital expenditures only after confirming the company’s definition.
  7. Review obligations: Note debt maturities, leases, pensions, contingencies, and recurring investment needs.
  8. Choose valuation tools: Select P/E, EV/EBITDA, EV/sales, PEG, price-to-book, price-to-free-cash-flow, or a cash-flow model according to the business.
  9. Compare consistently: Use comparable periods, normalized earnings only when justified, and matching definitions.
  10. Refresh before deciding: Update the price, latest filing, EPS basis, and assumptions before making any current judgment.

Common mistakes and how to correct them

Using a single quarter as a trend

Problem: Seasonality, timing, or a one-time item dominates the result.
Correction: Compare several like periods and read the explanation for unusual changes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Treating EPS as a complete performance measure

Problem: Buybacks, dilution, noncash charges, or temporary gains obscure total economics.
Correction: Pair diluted EPS with net income, share count, margins, operating cash flow, and capital needs.

Calling free cash flow a GAAP number

Problem: Company definitions differ, so comparisons may be invalid.
Correction: Use the reconciliation, label the formula, and match periods and inclusions.

Assuming profit and cash must move together each period

Problem: Working capital and timing create legitimate short-term differences.
Correction: Trace the reconciliation and balance-sheet movements, then assess whether the gap persists.

Comparing ratios without business context

Problem: A software company, bank, miner, and retailer have different capital structures, asset bases, and cycles.
Correction: Choose industry-appropriate measures and explain why the comparison is meaningful.

Presenting an old ratio as current

Problem: Price and earnings inputs have changed.
Correction: Date every input and refresh the calculation immediately before publication or an investment decision.

How to interpret the finished analysis

A strong result is a chain of supported observations: the business model and key risks are clear; revenue, costs, net income, and EPS trends have an explanation; operating cash flow has been reconciled with profit; capital spending and obligations are understood; and valuation has been compared with suitable peers, history, or cash-flow assumptions using consistent definitions.

When the evidence conflicts, preserve the conflict in your notes. Rising earnings with weak recurring cash conversion, a low P/E based on peak-cycle profit, or strong free cash flow produced by temporary working-capital changes each requires a different follow-up. The purpose of the process is not to force a verdict, but to identify which assumptions must be true for the valuation to make sense.

This is general educational information, not individualized financial advice. Investor.gov’s foundational guide, published February 4, 2007, remains useful for statement and ratio definitions; FINRA’s investor material published July 8, 2025, emphasizes reading statements and footnotes; and the SEC cash-flow guidance referenced above is dated December 4, 2023. Apply the framework to current filings and clearly dated market data.
