For a domestic Section 351 exchange, attach the Treasury Regulation §1.351-3 statement to the federal return for the exchange year and keep an asset-by-asset basis and value schedule. A transfer to a foreign corporation may also require Form 926. The correct return line depends on your taxpayer type, whether you received money or other property, how liabilities were handled, and whether international or special basis rules apply.
What a Section 351 exchange is—and why the filing still matters
Section 351 generally defers gain or loss when one or more people transfer property to a corporation solely for that corporation’s stock and are in control immediately afterward. Internal Revenue Code §351(a) states: “No gain or loss shall be recognized if property is transferred to a corporation by one or more persons solely in exchange for stock in such corporation and immediately after the exchange such person or persons are in control (as defined in section 368(c)).”

Deferral is not the same as an unreported transaction. The exchange creates tax attributes that must be preserved: the corporation’s basis in the assets, the transferor’s basis in the stock, any gain recognized because of money or other property, and the treatment of liabilities. The federal return for the exchange year should therefore be supported by a detailed statement and workpapers even when no current tax is due.

First, confirm that Section 351 actually applies
Property must be exchanged for stock
Cash, equipment, real estate, inventory, intellectual property, and other property can potentially qualify. Services do not count as property for Section 351. Someone who receives stock for services may have compensation income rather than a tax-deferred property exchange.
Control must exist immediately afterward
The transferor or transferors must control the corporation immediately after the exchange under the control definition in Section 368(c). Analyze ownership as of the completed exchange, including the contributions of all transferors who are part of the same transaction. Record the ownership percentages and the capitalization table immediately after closing.
Look for rules that override or modify the general result
Before preparing a return, identify money or other property received in addition to stock, liabilities assumed or extinguished, transfers involving a foreign corporation, built-in losses, and any related reorganization. Section 367, Section 362(e)(2), and liability provisions can change the result even when the basic property-for-stock conditions appear to be met.
Federal reporting workflow
- Collect the transaction documents. Assemble the contribution or exchange agreement, closing statement, board or shareholder approvals, stock ledger, asset register, valuation support, and liability schedule.
- Describe every asset separately. For each item, record its description, acquisition date, adjusted basis immediately before transfer, fair market value, depreciation or other basis adjustments, and the stock or other consideration received.
- Determine whether any gain is recognized. Separate stock from money, securities, or other property and apply the Section 351(b) limitation. Analyze assumed liabilities rather than treating them automatically as tax-free.
- Compute stock and corporate asset bases. Start with carryover basis, then make the required adjustments for recognized gain, money or property received, transaction expenses, liabilities, and any special election.
- Prepare the §1.351-3 statement. Use the current regulation and the current return instructions for the taxpayer’s filing method. Attach the complete statement to the exchange-year return.
- Check for Form 926. If the transferee is a foreign corporation, test the statutory filing conditions and exceptions and attach Form 926 when required.
- Reconcile the return. Confirm that the ownership, consideration, liabilities, gain, and basis schedules agree with the filed return and every attached form.
The §1.351-3 statement: what to attach
Treasury Regulation §1.351-3(a) requires every significant transferor to include a statement on or with the return for the year of the exchange. The statement must be titled:
STATEMENT PURSUANT TO §1.351-3(a) BY [INSERT NAME AND TAXPAYER IDENTIFICATION NUMBER (IF ANY) OF TAXPAYER], A SIGNIFICANT TRANSFEROR
The regulation requires information that lets the IRS trace the property and the tax consequences. Your supporting schedule should identify, for each transferred asset:
- The property description and the amount transferred.
- Adjusted basis immediately before the exchange.
- Fair market value at the time of transfer.
- The stock received and its terms or characteristics.
- Any money or other property received.
- Liabilities assumed, satisfied, or otherwise extinguished, including amounts and relevant facts.
- The gain recognized, if any, and how the Section 351(b) limitation was applied.
IRS Publication 542 explains that the corporation and persons involved in a nontaxable exchange attach the complete statement of facts required by §1.351-3 to their returns for the exchange year. The corporation’s statement and each transferor’s statement should be consistent, even though each taxpayer may have different schedules or additional disclosures.

How to report money or other property (“boot”)
Section 351(b) applies when a transferor receives money or property in addition to stock. Gain is recognized, but only up to the amount of money plus the fair market value of the other property received. The limitation applies to recognized gain; it does not turn the entire transaction into a taxable sale.
Illustrative calculation
Assume a transferor contributes property with a $100,000 adjusted basis and $150,000 fair market value, receives corporation stock worth $130,000, and also receives $20,000 cash. The economic gain is $50,000, but the cash limits current recognized gain to $20,000. The remaining gain is generally deferred, subject to other applicable rules. This is an illustration of the limitation, not a substitute for an asset-by-asset computation.
Show boot on the workpapers and in the statement rather than netting it against the stock value. If several assets are transferred, allocate the recognized gain under the applicable rules and retain the allocation method.
Liabilities require a separate analysis
A corporation’s assumption of a liability, or the extinguishment of a liability in connection with the exchange, can affect both gain recognition and basis. Preserve the amount, creditor, purpose, and treatment of every liability. A liability that exceeds the transferor’s basis, lacks a business purpose, or is connected with a deduction when paid can raise issues that are not resolved by the general Section 351 rule.
Do not assume that every debt transferred is harmless, and do not assume that every assumed debt creates immediate gain. The result depends on the liability rules and the facts. Include the liability schedule with the transaction file and explain any amount included in recognized gain or excluded from it.
Calculating basis in the stock received
The stock basis normally begins with the transferor’s adjusted basis in the property contributed. It is then adjusted for recognized gain, money or other property received, transaction expenses, liabilities, and other statutory items. A single unsupported number is inadequate when several assets are involved.
Build an asset-by-asset schedule
| Schedule column | What to record |
|---|---|
| Asset | Description, quantity, and identifying information |
| Pre-exchange basis | Adjusted basis immediately before contribution, including depreciation and other adjustments |
| Fair market value | Value at the transfer date and the valuation support used |
| Consideration | Stock received, plus any money or other property |
| Liabilities | Debt assumed, paid, or extinguished and its tax treatment |
| Recognized gain | Amount currently recognized and the provision producing it |
| Resulting stock basis | Transferor’s basis after all required adjustments |
Publication 542 also flags possible adjustments under Section 362(e)(2). That provision can apply when transferred property has built-in loss. In some cases, the transferor and corporation may elect to reduce the transferor’s stock basis instead of reducing the corporation’s basis in the property. Document whether the election is relevant, who makes it, and how it changes both sides of the transaction.

Keep corporate asset basis separate
The corporation needs its own schedule showing basis in each asset received. Do not use the transferor’s stock-basis schedule as a substitute for the corporation’s asset-basis records. The two schedules should reconcile to the same transaction facts while applying the rules applicable to each taxpayer.

Where the transaction appears on the return
There is no universal Form 1040 line for every Section 351 exchange. The reporting location depends on whether the transferor is an individual, corporation, partnership, S corporation, estate, or trust; whether gain was recognized; and whether the exchange is part of a broader transaction.
| Situation | Reporting focus |
|---|---|
| Individual transferor, stock only, no recognized gain | Attach the §1.351-3 statement and retain the basis schedule; the exchange may not create a separately reported current gain item. |
| Individual transferor receiving boot | Report the recognized gain in the location required by the current Form 1040 instructions and attach the statement and supporting computation. |
| Corporate transferor | Use the current corporate return instructions, attach the §1.351-3 statement, and reconcile asset and stock basis records. |
| Partnership, S corporation, estate, or trust transferor | Apply the entity’s current return instructions and consider owner, beneficiary, or partner reporting where recognized gain or basis adjustments pass through. |
| Foreign corporation transferee | Test Form 926 requirements in addition to the §1.351-3 statement and any other international forms. |
Electronic filing software may place the statement in an attachment area rather than on a numbered line. Verify that the attachment is transmitted with the return and is readable. If the software cannot attach the required statement or form, follow the current filing instructions instead of silently omitting it.
When Form 926 may be required
A U.S. citizen or resident, domestic corporation, or domestic estate or trust generally files Form 926 for certain transfers of property to a foreign corporation under Section 6038B, Section 367(d), or Section 367(e). The form is filed with the income-tax return for the tax year that includes the transfer date.
Form 926 instructions ask the filer to identify the type of nonrecognition transaction, including a Section 351 exchange, and to provide details such as:

- The date and type of transfer.
- The consideration received.
- Fair market value at the time of transfer.
- Characteristics of stock or securities received.
- Ownership and other information required by the form’s parts and schedules.
Not every transfer to a foreign corporation automatically requires Form 926. The form has ownership, cash-transfer, and other statutory conditions and exceptions. Test those conditions for the specific transfer and tax year, and review Section 367 consequences separately.
Penalty exposure
The IRS states that failure to comply can result in a penalty generally equal to 10% of the fair market value of the property at the time of transfer, subject to reasonable-cause rules. The potential penalty is one reason to determine the Form 926 requirement before filing rather than treating the form as optional paperwork.

Records to retain after filing
Keep a complete transaction file for as long as the basis and other tax attributes can affect a later return. Include:
- The signed exchange or contribution agreement.
- Board, shareholder, or member approvals.
- Closing statement and proof of transfer.
- Asset register with acquisition dates, original basis, depreciation, and other adjustments.
- Independent or internal valuation support.
- Stock ledger and ownership percentages immediately after the exchange.
- Liability schedule with balances, terms, purpose, and disposition.
- Stock-basis and corporate-asset-basis computations.
- Signed §1.351-3 statements and copies of the filed return attachments.
- Form 926 and supporting schedules, when required.
These records support the information required by the regulation and Form 926 instructions and make a later sale of the stock or corporate assets easier to report accurately.

When professional review is especially important
Obtain advice from a qualified tax professional when the exchange involves a foreign corporation, significant liabilities, built-in losses, multiple transferors, services mixed with property, a related reorganization, or uncertainty about Section 367 or Section 362(e)(2). Those facts can affect recognition, basis, elections, and information returns in ways that a generic tax-preparation workflow may not identify.
Quick Recap
Practical final checklist
- Confirm that property—not services—was exchanged for stock.
- Verify immediate post-exchange control under Section 368(c).
- List every asset, its adjusted basis, fair market value, and acquisition information.
- Separate stock, money, and other property received.
- Analyze liabilities assumed or extinguished.
- Compute recognized gain and both stock and corporate asset bases.
