To reconcile a construction-service tax return with cash receipts, first identify the accounting method and contract rules, then build a period-matched bridge from invoices and payment records to bank deposits and the gross-receipts line on the return. A bank statement shows when money settled, not necessarily when taxable income was recognized. Processor fees, refunds, customer retainage, advances, timing differences and long-term-contract rules can all make the tax figure differ from deposits.
This guide covers the federal U.S. income-tax reconciliation process. State and local income, sales, use and gross-receipts taxes, entity-specific forms, contract clauses and accounting-method elections require separate analysis.

What the reconciliation is supposed to prove
A good reconciliation explains, in a traceable schedule, how the amount reported as construction-service gross receipts relates to the cash and payment activity recorded for the same tax period. It should let you start with source transactions, follow them into the books, and then tie the books to the return.
The objective is not to force the tax return to equal the total of bank deposits. The objective is to identify every legitimate difference and label it. A difference may be a timing item, a processor adjustment, a retainage balance, an advance, an unapplied receipt, a refund, a duplicate information return or an error that needs correction.

The Internal Revenue Service states in the 2025 Instructions for Schedule C (Form 1040): “In all cases, the method used must clearly reflect income.” That requirement makes the accounting method a threshold question rather than a bookkeeping preference.
Confirm the filing basis before comparing numbers
Write down the taxpayer, entity, return, tax year, overall accounting method and any method elections before you export transactions. Construction work often spans billing milestones, contract completion and final acceptance, so the date of a deposit may not be the date that controls income.
Cash method
Cash-method taxpayers generally include income when it is actually or constructively received. Actual receipt is a payment in hand or a credit to an account. Constructive receipt can occur when funds are unconditionally available, even if the taxpayer has not physically withdrawn them. A deposit in the next month can therefore belong to the earlier period if the payment was available before year-end, while a billed amount that has not been received generally is not cash-basis income merely because an invoice exists.

Accrual method
Accrual reporting can recognize income when it is earned or due under the applicable rules rather than when the customer pays. Invoice dates, performance, acceptance clauses, retainage provisions and the taxpayer’s method all matter. Collections can lag the income reported, and a year-end deposit can relate to an amount recognized in an earlier period.
Completed-contract and percentage-of-completion approaches
Some construction contracts use completed-contract or percentage-of-completion treatment, subject to eligibility, elections and current law. Those approaches can move recognition to contract milestones or measured progress rather than to cash settlement. Do not switch between them to make a reconciliation balance.
| Question | Why it matters to the bridge | Evidence to retain |
|---|---|---|
| When was the amount received or available? | Controls many cash-method entries and year-end cutoffs. | Receipt record, check or electronic-payment detail, settlement report and bank posting. |
| When was the work earned, due or billable? | Can control accrual, retainage or long-term-contract recognition. | Contract, invoice, payment application, approval and acceptance documentation. |
| What method and elections apply? | Determines which date and contract rule governs. | Prior return, method-change or election documents and current-year instructions. |
| Is the contract subject to special long-term rules? | May require an exception test or a specialized computation. | Signed contract, entry date, estimated duration and gross-receipts records. |
Assemble a complete transaction population
Use one defined period, such as the tax year, and include transactions that settled just before and just after year-end for cutoff testing. Export records rather than relying only on a general-ledger revenue total.
- Customer invoices, change orders and job-level billing.
- Payment applications, progress certificates and final-acceptance documents.
- Cash, check, ACH, card and third-party processor activity.
- Processor gross-transaction reports, settlement statements and fee detail.
- Bank statements and deposit images, including grouped deposits.
- Refunds, credits, chargebacks, customer offsets and disputed items.
- Accounts-receivable aging, unapplied-cash reports and write-off support.
- Customer retainage receivable and subcontractor retainage payable schedules.
- Every information return received, including Form 1099-K.
- Contracts showing duration, retainage, acceptance and payment terms.
Give every row a job number, customer identifier, invoice or payment reference and source-document link or file name. That allows a reviewer to trace from a tax-return amount to a book entry and back to the underlying record.

Seven-step reconciliation workflow
1. Define the period and method
Create a cover sheet stating the taxpayer, entity, return form, tax year, accounting method, method elections and whether any long-term-contract exception or treatment was applied. Note the year-end cutoff date and the date through which subsequent deposits were reviewed.
Do not begin with the bank total and assume it is taxable gross receipts. First state what the return is intended to measure under the chosen method.
2. Match customer billing to collections
Match each invoice or payment application to a receipt date and deposit. Mark items that are advances, unapplied cash, partial payments, customer offsets, disputed amounts or collections posted after the reporting period.
For accrual reporting, add a separate column for the date income was earned, due or billable. For cash reporting, add the date funds were received or constructively available. A single payment can settle several invoices, so preserve the allocation rather than forcing a one-to-one match.
3. Reconcile processor gross amounts to settlement deposits
Start with the processor’s gross transaction detail, not the net amount that reached the bank. Form 1099-K reports gross payment amounts without reductions for processor fees, refunds, credits or similar adjustments. The information return can therefore exceed the related bank deposits.
| Processor-activity column | How to treat it |
|---|---|
| Gross customer transactions | Identify the underlying customer and invoice; this is the starting population for the processor account. |
| Processing fees | Record separately as an expense or clearing item under the taxpayer’s bookkeeping policy; do not silently reduce reported gross receipts. |
| Refunds and credits | Match to the original transaction and retain approval or customer documentation. |
| Chargebacks | Identify the disputed payment, resolution and any later recovery. |
| Settlement timing | Explain transactions authorized in one period and deposited in another. |
| Grouped settlement | Show which individual transactions make up each bank deposit. |
The schedule should mathematically bridge processor gross activity to the settlement amount, then bridge settlements to the bank statement. Fees and refunds must remain visible even when the accounting system records a net clearing entry.
4. Build the retainage bridge job by job
Retainage is an amount withheld from a progress billing until satisfactory completion or final acceptance. It is not automatically the same as cash received. For each job, track customer retainage withheld, retainage released, dates earned or billable, payment dates and the related contract clause.

Also track amounts withheld from subcontractors. Customer retainage receivable and subcontractor retainage payable are different balances and should not be netted merely because both appear on a job schedule.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsIRS Publication 5522 describes different timing outcomes under cash, accrual, completed-contract and percentage-of-completion approaches. Cash treatment generally turns on receipt or constructive receipt; accrual treatment can depend on when the amount is received, due or earned, with an election described for deferring recognition until billable. The applicable contract, method and election control the result.
5. Test advances, unapplied cash and cutoff items
Separate customer deposits received before work is performed from payments of earned billings. Identify cash sitting in an unapplied account, deposits posted to the wrong job, duplicate receipts and checks dated in one period but available in another. For each item, state whether it is included in taxable income under the chosen method and why.
Review the first deposits after year-end and the last deposits before year-end. A cutoff schedule should show the source date, bank posting date, book date, tax treatment and reviewer conclusion.
6. Tie the books to the return line
Start with the book gross-receipts total and reconcile it to the gross-receipts amount reported on the return. Use labeled adjustments rather than an unexplained plug. Typical labels are:
- Cash-versus-accrual timing.
- Customer retainage recognized in a different period.
- Processor gross-to-net settlement difference.
- Refund, credit or chargeback.
- Advance or unapplied cash.
- Duplicate, corrected or misclassified information return.
- Posting or classification error corrected in the books.
Do not net construction expenses against gross receipts to make the figures agree. The IRS has warned that offsetting expenses against gross receipts can understate gross receipts for a small-business threshold calculation.
7. Preserve the audit trail
Save the final reconciliation with the source exports, bank and processor statements, invoices, contracts, retainage schedules, information returns and written explanations. A reviewer should be able to select any return amount and trace it to a book entry and source document, or select any material receipt and trace it into the return or to a clearly labeled reconciling item.

Long-term construction contracts require a separate eligibility check
A construction contract that runs beyond the relevant tax period may invoke rules beyond ordinary cash-versus-accrual accounting. Before applying an exception, document the contract type, estimated duration, date entered, average annual gross receipts and the tax year being filed.
2025 small-contractor threshold example
The 2025 Form 8697 instructions state a $31 million average annual gross-receipts threshold for a specified small-contractor test. That figure is tied to the 2025 instructions and is not a universal limit for every contract or tax year. Verify the threshold and the exact test for the return year.

The same instructions describe changes affecting some residential contracts entered into after July 4, 2025. A contract’s entry date and residential classification therefore belong in the workpapers. Do not apply the change to earlier contracts without checking the effective-date language.
If the contract spans statutory changes, document which rule applies to each contract and avoid carrying a prior-year method forward automatically.

| Symptom | Likely explanation | Resolution |
|---|---|---|
| Form 1099-K is higher than bank deposits. | Fees, refunds, credits, chargebacks or settlement timing reduced deposits. | Rebuild the processor gross-to-net schedule and retain the processor statements. |
| Bank deposits exceed invoices for the period. | Advances, prior-period collections, unapplied cash or deposits from another job. | Trace each deposit to an invoice, advance account, prior-period receivable or correction. |
| An invoice is on the books but no cash was received. | Accrual recognition, unpaid receivable or a retainage balance. | Check method, earned or due date, retainage clause and accounts-receivable detail. |
| A progress billing is paid but revenue is not recognized. | Cash received before the applicable earned or billable event, or a contract method defers recognition. | Document the contract rule and the account holding the deferred or unapplied amount. |
| Customer and subcontractor retainage appear to cancel. | Two separate receivable and payable balances were netted. | Keep separate schedules and analyze recognition and payment dates independently. |
| The return total differs from the general ledger by a small unexplained amount. | Duplicate posting, rounding, misclassified receipt or manual adjustment. | Investigate the individual entries; never leave an unlabeled plug. |
Illustrative processor reconciliation
The following is a bookkeeping illustration, not a tax rule or a client result. Assume a processor report shows $12,000 of customer transactions for a period. It also shows $300 of fees and a $500 refund, and the related settlement deposited at the bank is $11,200. The bridge is:
| Item | Illustrative amount |
|---|---|
| Gross customer transactions | $12,000 |
| Less: processor fees | ($300) |
| Less: customer refund | ($500) |
| Net settlement deposited | $11,200 |
The gross amount is analyzed as customer receipts under the taxpayer’s method; the fee and refund are separately supported and classified. If the settlement posted after year-end, the cutoff schedule would add that timing explanation rather than changing the underlying transaction amount.
Recordkeeping that survives review
Electronic records are acceptable when they are complete, legible, retrievable and protected from unauthorized alteration. A paper construction bookkeeping ledger can help track receipt date, customer, job, invoice reference, deposit and reconciliation note, but it is not required and the IRS does not endorse a particular product. A digital ledger with linked statements and locked period-end exports can provide the same trail.

IRS recordkeeping guidance treats these records as support for entries in the books and amounts reported on the return. Keep them according to your applicable legal, contractual and professional retention policy; no universal period is stated here because requirements vary by record and jurisdiction.
When the reconciliation needs specialist review
Obtain tax advice before filing when the method is changing, a contract qualifies for or leaves a long-term-contract exception, retainage is material, a residential contract crosses the July 4, 2025 effective-date issue, or the return and information returns cannot be reconciled to source records. The same applies when a contract has unusual acceptance, cancellation, back-charge or offset provisions.

Those questions depend on the jurisdiction, entity, contract and filing year.
Recheck the current IRS instructions for the actual return year, especially when a contract spans statutory effective dates or when average gross receipts determine eligibility for a construction exception.
