How to Rebalance Your Investments When Interest Rates Rise

When interest rates rise, do not automatically sell stocks or bonds. First compare your current holdings with the target allocation in your investment plan. Rebalance if the portfolio has drifted beyond your chosen limit or review schedule. Change the target allocation only when your goal, time horizon, risk tolerance, or financial circumstances have genuinely changed. Before trading, account for taxes, transaction fees, and diversification.

What rising interest rates can do to a portfolio

Interest-rate changes affect asset categories differently, and the result is not uniform or predictable in every economic environment. A rate increase is therefore a reason to check your plan—not a stand-alone trading signal.

Existing bonds can lose market value

When market rates rise, prices of existing bonds generally fall because newer bonds may be issued with higher rates. An older bond paying a lower coupon is less attractive at its original price, so its market price may need to decline to offer a comparable yield to a buyer.

The Securities and Exchange Commission uses a useful sensitivity example: when market rates rise, the price of a lower-coupon bond can fall by a greater percentage than the price of a higher-coupon bond. Coupon is only one characteristic, however; it does not by itself identify the best bond for every investor or portfolio.

Newly issued bonds may offer higher rates

As bonds mature or as you add money, newly issued securities may provide higher interest payments than older holdings. That potential benefit does not erase the temporary price decline on bonds you already own, and the suitability of any bond depends on your objectives, time horizon, risk tolerance, and diversification.

Stocks can also respond, but not in one fixed way

Higher borrowing costs can pressure some companies and their stock prices. The effect varies by company, sector, balance sheet, valuation, and the broader economy. A rising-rate period does not establish that stocks as a whole will rise or fall by a predictable amount, nor does it identify which individual security should be bought or sold.

Rebalancing is different from changing your investment plan

Rebalancing restores the mix you already chose. If your plan calls for a particular percentage in stocks, bonds, and cash, market movements can push those percentages away from the target. Selling part of an overweight category and adding to an underweight category brings risk back toward the plan.

Changing your target allocation is a separate decision. You may consider a new target when your retirement date, spending need, income, emergency reserves, risk tolerance, or other circumstances have changed. Moving away from bonds or toward stocks solely because one category recently performed well is not the same as rebalancing.

“But savvy investors typically do not change their asset allocation based on the relative performance of asset categories – for example, increasing the proportion of stocks in one’s portfolio when the stock market is hot.” — SEC Office of Investor Education and Advocacy, Investor.gov guide

The SEC’s point applies in the other direction too: a recent rise in rates or a period of weak bond prices does not, by itself, prove that your long-term target is wrong.

Decide whether your target allocation still fits

Before calculating a trade, write down the target you are actually trying to maintain. There is no single stock, bond, and cash mix that fits every investor.

Goals

Match the portfolio to what the money is for. A near-term spending need generally requires more attention to liquidity and the risk of a forced sale than a distant goal. A long-term goal may tolerate more short-term fluctuation, but only if you can continue investing through downturns.

Time horizon

Consider when withdrawals are expected and whether they will occur all at once or over many years. A shorter horizon can reduce the time available to recover from a large decline. A longer horizon does not make losses irrelevant; it simply changes how much time the plan has to absorb volatility.

Risk tolerance and capacity

Risk tolerance is how much fluctuation you can emotionally accept. Risk capacity is how much loss your finances can withstand without jeopardizing the goal. Reassess both after major changes such as job loss, a new debt obligation, an inheritance, or a change in planned retirement spending.

Diversification

Review diversification across asset categories and within each category. Two funds can appear different while owning many of the same companies or bonds. Overlap can leave you with more exposure to one issuer, sector, credit quality, or other risk than the labels suggest.

Choose a rebalancing trigger

Use a method you can follow consistently rather than reacting to headlines. The SEC gives six- or twelve-month reviews as examples and notes that rebalancing tends to work best when it is relatively infrequent.

Trigger How it works Advantages Limitations
Calendar review Check the portfolio at a set interval, such as every six or twelve months. Simple to schedule and less likely to encourage constant trading. A category can drift substantially between reviews, or a review can occur when a trade is unnecessary.
Allocation threshold Trade when a holding moves a preset amount away from its target percentage. Responds to meaningful drift rather than every small market move. Requires you to define, monitor, and apply the threshold consistently.
Calendar plus threshold Review on a schedule and trade only when the drift also meets your chosen limit. Combines routine monitoring with a brake on minor trades. More rules to document and follow.

Do not select a threshold because it is popular or because rates are moving. The appropriate limit depends on how much deviation you can tolerate, the size and complexity of the portfolio, account tax treatment, and trading costs.

Ways to rebalance without unnecessary selling

Method What you do When it can help What to check
Sell overweight holdings and buy underweight holdings Reduce categories above target and add to categories below target. When drift is material and the account allows efficient trades. Capital gains, transaction fees, bid-ask spreads, and any account restrictions.
Direct new money to underweight categories Use deposits, dividends, or other contributions to buy the categories below target. When you are still contributing and want to reduce sales. Whether contributions are large enough to correct the drift and whether the purchases preserve diversification.
Change ongoing contribution allocations Adjust the percentage of each future contribution going to each category. When regular payroll or automatic investments provide a steady flow of new money. That the new percentages move the total portfolio toward, rather than away from, the target.

These methods can be combined. For example, you might direct new contributions toward bonds first and sell only if the portfolio remains outside its threshold at the next review.

Step-by-step: a rate-rise rebalancing review

  1. Record the target allocation. List the intended percentage for each major category and any important subcategories, such as domestic and international stocks or different bond exposures. If you cannot state the target, clarify the investment plan before placing trades.
  2. Calculate current percentages. Use current market values, not the amounts originally deposited. For each category, divide its value by the total portfolio value.
  3. Measure drift. Subtract each target percentage from its current percentage. Mark categories that exceed your documented threshold or that require action under your calendar policy.
  4. Check why the target may have changed. Ask whether your goal, withdrawal schedule, time horizon, risk tolerance, income, debt, or emergency-reserve needs are different. A changed circumstance may call for a new plan; a rate move alone usually does not.
  5. Inspect bond exposure. Note coupon characteristics and how much of the portfolio is exposed to bonds whose prices may be sensitive when rates rise. Do not assume that a lower coupon, higher coupon, short label, or fund name alone determines suitability.
  6. Look for hidden concentration. Review the underlying holdings of funds and accounts for overlap. Diversification should be assessed within categories as well as across them.
  7. Estimate trading and tax effects. Before selling, identify commissions or other transaction fees, taxable gains or losses, and the account’s tax treatment. A trade that restores percentages may still be inefficient if its costs outweigh the benefit of correcting a small drift.
  8. Choose the least disruptive method. Apply new contributions or change automatic allocations first when they can reasonably correct the imbalance. Use sales and purchases when the drift is large enough to justify them under your plan.
  9. Place and document trades. Record what you changed, the reason, the date, and the resulting percentages. Documentation helps prevent an emotional reversal after the next market move.
  10. Set the next review. Put the next calendar check or threshold-monitoring date on your calendar. Avoid turning the process into daily rate watching.

How to think about bonds when rates rise

Do not treat all bonds as interchangeable

Two bond holdings can respond differently to the same rate move. Coupon level is one relevant characteristic, and the SEC’s example shows that a lower-coupon bond can experience a larger percentage price decline than a higher-coupon bond when market rates rise. Other features, including the issuer and the structure of the holding, also affect risk; the available evidence does not support declaring one bond type universally superior.

Separate price movement from the role of the holding

A bond can fall in market value and still serve a planned role, such as providing income, diversification, or money intended for a future date. Whether to keep, replace, or reduce it depends on the job assigned to that allocation and on your ability to hold through price changes.

Do not make a blanket “sell bonds” decision

Selling every bond because rates rose can move the portfolio far from its intended risk level, create taxes or fees, and eliminate exposure that may still be useful. If your analysis shows that the bond allocation is overweight, rebalance toward the target; if it is on target, a rate increase alone does not require a sale.

Taxes, fees, and account location can change the best method

A rebalance is not free simply because it follows a sound allocation rule. Selling in a taxable account can realize a gain or loss. Trading may also involve commissions, fund transaction charges, spreads, or other costs. A small percentage correction may not justify those expenses.

Compare the consequences of selling with the possibility of directing future contributions instead. Tax treatment differs by account and personal situation, so consult a qualified tax professional about realized gains, losses, and reporting. A financial professional can help evaluate the allocation and implementation when the portfolio or tax situation is complex.

Common mistakes during a rising-rate period

  • Chasing the latest performance: Increasing stocks after a strong stock-market run or abandoning bonds after a price decline changes the plan based on recent results rather than your objectives.
  • Confusing a market event with a life change: Rates moving is not the same as your time horizon or risk capacity changing.
  • Trading too often: Frequent adjustments can increase costs and make the portfolio a reaction to forecasts instead of a rules-based plan.
  • Ignoring contributions: New money can correct part of a drift without selling, but only if you direct it deliberately.
  • Looking only at fund names: Holdings can overlap across multiple funds, creating concentration that is invisible at the label level.
  • Using one bond characteristic as a verdict: Coupon sensitivity matters, but it is not a complete suitability analysis.
  • Skipping the tax check: A mathematically neat rebalance can produce an avoidable tax bill or fees.

Practical decision framework

What you observe Most defensible next step
Rates rose, but every category remains within your planned ranges. Keep the allocation and follow your next scheduled review; do not trade solely because rates changed.
A category moved outside your documented threshold. Evaluate taxes and fees, then rebalance using sales, purchases, or new contributions according to your plan.
Your goal, withdrawal date, or risk capacity changed. Revisit the target allocation before deciding how to rebalance.
Bond prices fell, but bonds remain at their target percentage. Do not automatically sell. Assess the bonds’ role, characteristics, and fit with the plan.
Several funds contain the same underlying holdings. Review diversification and simplify or adjust only after considering the target, taxes, and costs.
You cannot determine the tax or trading consequences. Pause and obtain individualized tax or financial advice before selling.

What this approach cannot tell you

This framework does not calculate an optimal allocation, predict the next rate decision, identify a specific security or fund, or promise a return. It is general educational guidance. Current interest-rate levels and forecasts are not required to decide whether a portfolio has drifted from its own target, and a rate move alone is insufficient evidence for a personalized trade.
